Index mutual funds vs ETFs: Which is better for investing in the Nifty 50?

For most monthly SIP investors, a direct Nifty 50 index mutual fund is the simpler choice. It invests at the applicable end-of-day NAV, supports fractional units and can run without a demat account. A liquid Nifty 50 ETF can be better when you already have a demat and trading account, want intraday control, invest larger lump sums, and are willing to manage spreads, order execution and trading charges. Neither structure automatically delivers higher returns: compare total cost, tracking difference or error, liquidity and service quality.

What you are choosing: two ways to own the same index

A Nifty 50 index mutual fund and a Nifty 50 exchange-traded fund (ETF) both seek to replicate the Nifty 50. The difference is the dealing mechanism, not the underlying benchmark. An index mutual fund accepts your purchase or redemption request through a mutual-fund platform and allocates units at the applicable net asset value (NAV), normally calculated at the end of the trading day. An ETF is listed on an exchange and trades throughout market hours like a share.

The National Stock Exchange describes the distinction this way: “In essence, ETFs trade like stocks and therefore offer a degree of flexibility unavailable with traditional mutual funds.” That flexibility brings responsibilities. ETF investors must place orders, hold units in dematerialised form and consider the price paid relative to NAV. A mutual-fund investor gives up intraday dealing but gets an automated NAV-based process.

What the Nifty 50 represents

The Nifty 50 is owned and managed by NSE Indices Limited. NSE reported that it represented about 53.73% of the free-float market capitalisation of stocks listed on the NSE on 30 March 2026. This is a dated snapshot, not a permanent proportion: market prices, index reviews and changes in the eligible companies can alter the figure.

Because the index is concentrated in the largest eligible companies by free-float market capitalisation, an investment tracking it is not the same as owning the entire Indian equity market. It is a large-cap, diversified basket within the NSE universe, and its sector and company weights change as the index is rebalanced.

How each vehicle is priced and traded

Index mutual fund: one NAV-based dealing point

When you buy an index mutual fund, the fund issues units based on the applicable NAV under the scheme’s cut-off and fund-realisation rules. The NAV reflects the value of the portfolio after expenses and other fund-level effects. You do not choose an exchange price, and an order placed during the day does not give you a guaranteed intraday level.

Redemption follows the fund’s published process. The fund house calculates the redemption value using the applicable NAV and sends the proceeds according to its stated settlement timetable. Any exit load, if the scheme has one, is deducted as specified in the scheme documents.

ETF: a live market price

An ETF has an exchange quote that can move above or below its underlying portfolio’s NAV. You can submit a market or limit order while the exchange is open, and your execution depends on available bids and offers. The exchange price may differ from NAV temporarily because of supply and demand, market volatility, portfolio transaction timing and the activity of authorised participants.

You need both a trading account and a demat account. Brokerage, exchange charges, taxes on the trade, annual account fees and the bid-ask spread are separate from the ETF’s stated expense ratio. SEBI’s investor education material notes that ETFs generally offer daily liquidity and lower fees than mutual-fund schemes, while also warning about brokerage, demat charges and the inability to buy fractional units.

Side-by-side comparison

Decision point Nifty 50 index mutual fund Nifty 50 ETF
Dealing price Applicable NAV, normally calculated at the end of the day Exchange price during the session; can trade above or below NAV
Account requirement Mutual-fund account or platform; demat is not inherently required Trading account and demat account required
SIP and fractional investing Regular SIPs are straightforward; NAV allocation supports fractional units Recurring purchases depend on broker features; exchange units are whole units
Costs to examine Direct-plan expense ratio, tracking difference and any platform charge Expense ratio, brokerage, bid-ask spread, demat and other trading charges, plus price-versus-NAV slippage
Liquidity experience Uses the fund’s subscription and redemption mechanism Depends on exchange volume, active bids and offers, and the spread
Tracking assessment Tracking difference or error and fund operations Tracking difference or error, plus market-price/NAV slippage

Costs: look beyond the quoted expense ratio

Costs inside an index mutual fund

The direct-plan expense ratio is deducted from the fund’s assets and therefore reduces the NAV over time. The portfolio can also incur transaction costs when the fund receives subscriptions, pays redemptions, rebalances, handles corporate actions or holds cash for operations. Compare the fund’s realised tracking difference, not just its advertised TER. A fund with a lower TER can still lag its benchmark more if implementation is less efficient.

Check whether your platform adds a fee for investing or servicing the account. Such a charge is outside the scheme’s TER and should be included when comparing your actual cost.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Costs around an ETF

An ETF’s TER is only one line of the bill. Add the commission or brokerage charged by your broker, exchange and statutory charges on each transaction, the bid-ask spread paid when you cross the market, any demat-account maintenance charge and the effect of buying above or selling below NAV. Small, frequent purchases can make these trading costs significant relative to the amount invested, even when the ETF’s TER is low.

For a lump-sum order, a limit order can help you control the maximum price you pay, but it does not guarantee execution. A market order may execute immediately while filling at several prices, particularly when the order is large or the ETF is thinly traded. Look at the displayed depth and recent traded volume rather than assuming that an ETF is liquid because it is listed.

Tracking difference and tracking error

Your return should be compared with the total-return version of the Nifty 50 benchmark used by the scheme, over the same period. The fund’s return will not exactly equal the index because of expenses, cash balances, transaction costs, corporate actions, tax effects within the fund and operational timing.

NSE defines tracking error as the annualised standard deviation of the difference between a fund’s return and its target index return. A lower tracking error indicates more consistent replication, but consistency and level are different questions: a fund can track a benchmark consistently while lagging it by a relatively large amount. Tracking difference measures the actual return gap over a period. Review both where the fund publishes them.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • For an index mutual fund, inspect at least three years of tracking difference or error, the replication method, cash levels and the fund’s portfolio-rebalancing process.
  • For an ETF, inspect those measures plus the typical premium or discount to NAV, average traded value, spread and the reliability of market making.
  • Use like-for-like periods and the same benchmark definition. Comparing a price-return index with a total-return fund return creates a misleading gap.

Expenses, broker commissions, bid-ask spreads, cash holdings, investor flows and corporate actions can all widen the difference. A low TER alone is not evidence of superior realised returns.

Which is better for a long-term SIP?

Why an index mutual fund usually fits monthly investing

  • Automatic scheduling: Most platforms can debit a fixed amount every month without requiring an exchange order at each instalment.
  • Fractional allocation: Your entire instalment can be invested at the NAV; you do not need enough cash to buy a whole ETF unit.
  • No intraday decision: You avoid choosing between market and limit orders or monitoring a live spread.
  • Simple account structure: A demat account is not inherently required, which can reduce administration for a first-time investor.

These advantages matter when the SIP amount is modest, the schedule must run unattended, or you want the same process during volatile markets. You still need to verify the mandate, cut-off rules, direct-plan status, expense ratio and tracking record.

When an ETF can work for a SIP

An ETF can be used for recurring purchases if your broker supports the schedule or you are prepared to place each order. The unit price and whole-unit rule can leave part of your monthly amount uninvested. You also need to check the spread and order-book liquidity at each purchase. A recurring ETF plan is therefore more operationally demanding than a mutual-fund SIP, even if the ETF’s TER is lower.

When an ETF is the stronger fit

  • You already maintain a demat and trading account and are comfortable using exchange orders.
  • You are investing a larger lump sum and want to choose an intraday execution price.
  • You can use limit orders and check the ETF’s volume, spread and premium or discount to NAV.
  • Your trading and account charges are low enough that the expected saving in fund expenses is not consumed by dealing costs.

Intraday tradability is not itself a reason to trade frequently. For a long-term allocation, it is useful mainly for controlling entry or exit execution and for placing a large order patiently. A liquid ETF can still trade at an unfavourable price for a short period, so compare the quote with indicative or published NAV information before submitting an order.

When an index mutual fund is the stronger fit

  • You want a set-and-forget monthly SIP with automatic debits.
  • You need every rupee of an instalment invested, including fractional units.
  • You do not want to open or maintain a demat account.
  • You prefer a single end-of-day valuation and the fund’s redemption process rather than exchange execution.
  • You are unlikely to monitor spreads, order-book depth or NAV premiums and discounts.

The mutual-fund structure does not remove investment risk. The NAV will still move with the Nifty 50, and redemption proceeds can be lower than your purchase value. It simply removes exchange-order decisions from the routine.

A practical selection process

  1. Define the contribution pattern. Decide whether you are making a monthly SIP, occasional purchases or a large lump sum. Whole-unit constraints and dealing costs matter more for small recurring amounts; execution control matters more for large orders.
  2. Check the account you already use. If you have no demat account, compare direct index mutual funds first. If you already have one, calculate the actual brokerage and annual charges rather than treating them as zero.
  3. Build a like-for-like shortlist. Confirm that each candidate tracks the Nifty 50 or the same specified Nifty 50 benchmark variant. Record the current TER, fund size, replication method, exit load, tracking difference and tracking error.
  4. Measure total implementation cost. For a mutual fund, add any platform fee to the direct-plan TER. For an ETF, estimate brokerage, statutory charges, demat costs, spread and the likely premium or discount to NAV for your order size.
  5. Review three years of tracking data. Prefer a fund that has kept the return gap controlled and explained periods of wider deviation. Do not select on one recent month or on TER alone.
  6. Test the operating process. For a mutual fund, confirm SIP registration, payment settlement and redemption timelines. For an ETF, observe normal traded volume, bid-ask spread and order-book depth at the times you expect to invest.
  7. Write a maintenance rule. Decide how often you will review costs and tracking, such as annually or when the fund changes its structure. Avoid switching solely because another vehicle has a marginally lower quoted TER.

ETF order checklist

If you choose an ETF, use this sequence for each material purchase:

  1. Check that the exchange is open and review the latest NAV or indicative value available from the fund or exchange.
  2. Look at the best bid, best offer, spread and recent traded volume.
  3. Compare the quoted price with NAV. A premium means you are paying above the portfolio value; a discount means the quote is below it. Decide whether the difference is acceptable for your order.
  4. Use a limit order when controlling the maximum purchase price matters. Enter the quantity in whole units and leave a realistic limit; an overly tight limit may not fill.
  5. After execution, verify the number of units credited to demat and the contract note, including brokerage and statutory charges.

For an exit, repeat the same checks. A redemption need is not a guarantee that the current quote equals NAV, and a thin order book can make a large sale move through several price levels.

Tax treatment for transfers from 23 July 2024

The Income Tax Department’s current guidance lists a 20% short-term capital-gains tax rate for qualifying transfers of STT-paid equity shares or units of an equity-oriented mutual fund made on or after 23 July 2024. Section 112A provides a 12.5% long-term capital-gains rate on gains above ₹1.25 lakh for such assets, subject to the statutory conditions.

The rate depends on the exact asset, transaction, holding period, STT treatment and your tax circumstances. The tax treatment is not a reason to assume that an ETF is superior to an index fund: both can fall within the relevant equity-oriented rules, but you should verify the classification, holding period and current law before filing or acting. Keep purchase dates, sale dates, costs and contract or account statements for each transaction.

Common mistakes and how to avoid them

Choosing the lowest TER

A lower TER can be outweighed by wider tracking difference, poor execution or ETF trading costs. Compare realised results and the full cost of your own transaction pattern.

Assuming an ETF’s listing guarantees liquidity

Listing provides a venue, not a narrow spread or deep order book at every moment. Check actual volume, spread and price-versus-NAV behaviour before placing a large order.

Using market orders for a thin ETF

A market order prioritises execution, not price. Use a limit order when the spread or order size makes price control important, and accept that an order may remain unfilled.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring fractional units in a SIP

Whole-unit ETF purchases can leave cash idle or force you to vary the instalment. A mutual-fund SIP allocates the rupee amount through NAV-based fractional units.

Comparing mismatched benchmarks

Confirm that the index version, return convention and measurement period match. A price-return benchmark and a total-return fund cannot be compared directly without adjustment.

Switching because of a short-term gap

One quarter of underperformance can reflect cash flows, rebalancing or corporate actions. Review a multi-year record and the fund’s explanation before changing a long-term holding.

What the market mix suggests

Nifty Indices reported that, as of 30 June 2025, Nifty 50 ETFs represented 50% of total equity-ETF assets under management, while Nifty 50 index funds represented 43% of total equity-index-fund assets. These figures describe category composition on that date; they do not show that one structure will outperform the other for an individual investor.

Bottom line for different investors

  • Automated monthly investor: Start with a direct Nifty 50 index mutual fund if you value hands-off SIPs, fractional allocation and no demat requirement.
  • Existing market participant: Consider a liquid Nifty 50 ETF if you already have the accounts, can use limit orders and will monitor spreads and NAV differences.
  • Large lump-sum investor: Compare the ETF’s execution cost and liquidity with the mutual fund’s applicable NAV and any platform charge; either can be suitable.
  • Cost-focused investor: Calculate total realised cost and tracking, not just TER. The cheaper-looking vehicle is not automatically the cheaper investment for your pattern.

Review at least three years of tracking data, the current expense ratio, fund size, replication method, exit-load terms and service reliability before investing. Recheck volatile items such as TERs, spreads, assets, tracking figures and tax rules using the latest official documents.
