Income Tax Refund Set-Off vs. Refund Claim in Liquidation: What’s the Difference?

They are opposite payment directions. A tax-refund set-off applies money otherwise payable to the taxpayer against a tax liability. A refund claim in liquidation is the office-holder’s effort to collect money the tax authority owes the insolvent company and place it in the estate. Whether a set-off is permitted, what date controls, and what amount is recoverable depend on the country’s tax statute, insolvency rules, and the case record.

The distinction in one table

The words “refund” and “set-off” can appear in the same tax file even though they describe different transactions. Start by identifying who is trying to receive money and who is trying to apply it.

Question Refund set-off Refund claim in liquidation
Direction of money The tax authority applies a refund against an amount the taxpayer owes. The liquidator, administrator, trustee or other office-holder asks the authority to pay a refund owed to the insolvent entity into the estate.
Main legal issue Whether the tax statute and insolvency law permit applying the refund to the identified liability. Whether the refund is actually due, who is entitled to claim it, and which insolvency and tax procedures must be followed.
Role of mutuality In the United Kingdom guidance discussed below, mutual credits, debts or dealings between the same parties before the relevant insolvency date are central. The office-holder must establish the receivable and collect it under the applicable tax process; an unconsumed balance may be an estate asset.
Procedural example India’s Income-tax Act section 245(1) calls for written intimation of the proposed set-off. UK official guidance says an eligible corporation-tax or Schedule D income-tax refund not subject to set-off should be claimed from the appropriate HMRC office.
Effect on the estate A valid set-off reduces the amount the authority must pay or the amount the taxpayer can claim. The net refund collected increases estate funds available for administration and distribution.

The same tax period can therefore produce two separate questions: is there a refund, and can that refund be netted against a debt? Answer the first question before the second, then apply the insolvency rules to the resulting balance.

Why the difference matters in an insolvency

In liquidation, a tax refund is normally treated as a potential receivable of the company. It may arise from an overpayment, a loss carry-back, a revised assessment, withholding credits, or another adjustment under local tax law. The office-holder must verify that the entitlement belongs to the insolvent entity, calculate the amount for the correct assessment period, and pursue payment.

A tax authority may, however, assert that it is owed tax by the same taxpayer. A set-off does not necessarily mean the authority is taking an unrelated asset. It is a legal accounting operation that nets reciprocal obligations when the governing law allows it. If the authority is entitled to apply $80,000 of refund against $50,000 of tax debt, the estate cannot assume that the gross $80,000 will be paid. The correct result could be a $30,000 payment, subject to local law and the authority’s proof of its debt.

Insolvency changes the analysis because the date of liquidation, bankruptcy, administration or another statutory event can determine which obligations are mutual and whether they may be netted. A tax authority’s general collection power is not the same thing as an insolvency set-off right. Conversely, the existence of a liquidation does not automatically make every refund payable to the estate free of adjustment.

India: section 245 and a liquidation refund

What section 245(1) permits

The official Income Tax Department text of section 245(1) provides that, where a refund becomes due or is found to be due, specified tax officers may, instead of paying it, set off all or part of the refund against a sum remaining payable under the Income-tax Act by the person entitled to the refund. The provision requires written intimation of the proposed action: “after giving an intimation in writing to such person of the action proposed to be taken under this sub-section.”

That wording answers a tax-administration question: can a refund otherwise payable be applied against an amount payable under the Act by the same person? It does not, by itself, decide how a liquidation claim is ranked, whether the department’s entire asserted debt is admitted, or whether a particular insolvency process changes the result.

Do not confuse subsection (1) with withholding under subsection (2)

The current official page identifies a substitution affecting the section 245(1) text effective 1 April 2023. It also records changes effective 1 October 2024 concerning withholding of refunds under subsection (2). Subsection (2) is a separate power. A notice or decision involving withholding should not be described as an ordinary subsection (1) set-off without checking which provision was invoked and what conditions were met.

What a liquidator should test in an Indian case

  1. Identify the refund. Obtain the return, assessment or reassessment order, processing record, tax-credit statement and calculation showing how the refund became due.
  2. Identify the proposed adjustment. Ask for the assessment year, demand reference, principal tax, interest, penalty and any other component the department says remains payable.
  3. Check the statutory notice. Preserve the written intimation, its date, delivery evidence and the time allowed for response. A file note or telephone call is not the same evidence as the written intimation required by section 245(1).
  4. Reconcile the insolvency claim. Compare the demand with the claim lodged in the corporate insolvency or liquidation proceeding. Check whether the claim was admitted, rejected, reduced, stayed or never quantified.
  5. Separate tax entitlement from insolvency distribution. Even if a refund exists, the amount available to creditors depends on the valid adjustment and the insolvency forum’s treatment of the department’s claim.
  6. Challenge or consent with a calculation. Any objection should show the refund, the legally allowable demand, dates, payments, credits and the proposed net balance rather than disputing a gross figure without a reconciliation.

The 2025 NCLT illustration

An order of the National Company Law Tribunal hosted by the Insolvency and Bankruptcy Board of India, published in indexed decision material on 15 March 2025, concerned income-tax refunds adjusted against pre-CIRP tax arrears during liquidation. The tribunal remanded the matter for examination of the amount in light of the department’s entitlement in the liquidation proceedings. It contemplated that an excess adjustment could be directed back to the liquidation estate and indicated that a different treatment might apply where the adjustment did not exceed the established claim.

This is a case-specific procedural development, not a universal rule that every adjustment is valid or invalid. Its practical lesson is to quantify the department’s entitlement in the insolvency record before treating the adjustment as final. The order’s outcome depended on the claims, amounts and procedural history before that tribunal.

United Kingdom: mutual dealings, the relevant date and refund recovery

How the Insolvency Service describes set-off

The Insolvency Service’s Technical guidance for Official Receivers: 26. Money owed to the insolvent, updated 20 April 2026, states that where mutual credits, mutual debts or other mutual dealings existed before liquidation or bankruptcy between the insolvent person and a creditor proving or claiming to prove, the office-holder must account for the sums due on both sides and set them off. The balance is either an asset claimable for the estate or a debt provable in the insolvency.

“Mutual” is important. The obligations generally must be between the same parties in the same capacities. A company’s refund cannot automatically be netted against an unrelated group company’s liability merely because the businesses share owners. The exact statutory test, exceptions and treatment of contingent or unliquidated amounts must be checked for the insolvency procedure involved.

Why timing can change the result

The Insolvency Service’s Technical guidance for Official Receivers: 37. Rights of action, also updated 20 April 2026, describes set-off by reference to mutual credits and debits at the relevant insolvency date in the scenario discussed. It also notes that a debt sold before that date may prevent set-off. The relevant date and the event that triggers the statutory regime therefore need to be established before anyone calculates the net amount.

Do not extend that specific guidance to every UK insolvency or tax dispute without checking the governing statute, entity type and facts. A company liquidation, an individual bankruptcy and another formal insolvency process can have different procedural rules.

Claiming a refund that is not subject to set-off

The Insolvency Service’s Technical guidance for Official Receivers: 33. Monetary assets says that, where a corporation-tax or Schedule D income-tax refund is not subject to a right of set-off, the official receiver should apply to the appropriate local HMRC tax office for repayment. The practical sequence is therefore:

  1. Establish the tax refund and the entity’s entitlement.
  2. Test whether a mutual-dealings set-off applies at the relevant insolvency date.
  3. Record the net balance after the required accounting.
  4. Apply to the appropriate HMRC office for any refund balance that remains payable.

A practical method for deciding which description fits

Step 1: Ask who is seeking payment

If the tax authority has announced that it will retain or apply a refund against a demand, the immediate issue is set-off or another statutory adjustment. If the office-holder is filing a return, correcting an assessment or writing to the authority to obtain money due to the company, the immediate issue is a refund claim.

Step 2: Pin down the parties and capacities

Write down the legal taxpayer, the tax authority, the insolvent estate and the holder of each debt. Mutuality can fail when the refund belongs to one legal entity and the demand is against another, or when one side is acting in a different legal capacity.

Step 3: Fix the relevant dates

Record the tax period, the date the refund became due, the date the demand arose, the insolvency commencement date, the date of any assignment, and the date of the proposed adjustment. A later assessment may relate to an earlier tax year but still raise a separate question about when the obligation became enforceable for set-off purposes.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 4: Validate both amounts

Do not accept a gross refund figure or a tax authority demand without supporting schedules. Reconcile returns, assessments, credits, payments, interest, penalties, amendments and prior adjustments. In an insolvency, compare the authority’s figure with its filed or admitted claim.

Step 5: Apply the local legal test

For India, check the wording and notice requirements of section 245 and keep subsection (1) separate from subsection (2). For the UK, test mutual credits, debts or dealings and the relevant insolvency date under the applicable regime. In another jurisdiction, use that country’s tax and insolvency statutes rather than importing either example.

Step 6: Calculate the estate consequence

Show the arithmetic in a schedule:

  • Refund determined: the amount the authority accepts as due.
  • Less valid set-off: only the amount permitted against an established liability.
  • Net refund payable to the estate: the balance to be collected.
  • Any remaining tax debt: the amount treated under the insolvency claims process.

This presentation prevents an adjustment from being described as a loss of the entire refund when only part was legally netted.

Worked examples

Example 1: A partial set-off

A company in liquidation is owed a tax refund of 100,000 units. The authority asserts 60,000 units of tax debt and provides a valid basis for applying the refund. If the governing law permits the set-off and the debt is established, the estate may receive 40,000 units. The 60,000-unit adjustment does not prove that the authority had a right to absorb any additional refund, and the office-holder should still check whether interest, penalties or disputed amounts were included improperly.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Example 2: The authority’s claim is lower than the adjustment

Suppose a refund of 90,000 units is applied against a 50,000-unit claim, but the insolvency record ultimately supports only 30,000 units. The office-holder can seek recognition of the 30,000-unit entitlement and return or credit of the 60,000-unit excess, subject to the local procedure. The Indian NCLT illustration shows why the claim amount must be examined rather than assumed from the authority’s first calculation.

Example 3: No qualifying mutuality

An insolvent company is owed a refund, while a separate subsidiary owes the authority tax. Common ownership alone does not establish that the company’s refund can be used to pay the subsidiary’s debt. The office-holder should identify the legal taxpayer on each side and apply the jurisdiction’s mutuality rules before accepting any netting.

Documents and questions to request

  • The relevant tax returns, assessment, reassessment, processing or repayment notices.
  • A statement showing how the refund was calculated and when it became payable.
  • The authority’s written set-off or withholding notice, including delivery details.
  • A demand ledger separating tax, interest, penalties, credits and payments.
  • The insolvency commencement order, liquidation date and any claim-filing deadline.
  • The tax authority’s proof of claim, admission or rejection notice, and later amendments.
  • Evidence of any assignment, sale or transfer of a debt before the relevant insolvency date.
  • Bank records or tax-credit statements showing whether a refund was already paid or previously adjusted.

Useful questions include: Which statutory provision authorizes the adjustment? Which legal entity owes the demand? Were both obligations mutual at the legally relevant date? Was written notice required and given? Has the authority quantified and filed its insolvency claim? What exact amount remains after accounting for both sides?

Common errors and how to avoid them

Calling every retained refund a set-off

A refund may be withheld under a different statutory power, pending verification, audit or fraud-control process. Identify the provision and stated reason before labeling the action a set-off.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Assuming liquidation makes the gross refund an estate asset

The estate may own the underlying receivable, but a valid netting rule can reduce what is payable. Calculate the post-set-off balance.

Assuming the tax authority always has priority

Priority, set-off and proof of debt are distinct issues. A tax authority’s status in the distribution waterfall does not automatically establish a right to net every refund.

Ignoring the notice and dates

Missing written intimation, an incorrect insolvency date or a debt assigned before that date can materially change the analysis. Preserve the chronology and delivery evidence.

Using one country’s rule in another country

India’s section 245 and UK mutual-dealings guidance are examples, not a universal rule. A cross-border group may require separate analysis for each taxpayer, tax authority and insolvency proceeding.

What the net result means for creditors

Creditors should ask for the net estate impact, not just the headline refund. A refund that is fully consumed by a valid set-off may produce no cash for distribution but may also reduce the estate’s tax liability. A partial set-off can create a cash asset. A disputed adjustment may require a reserve until the authority’s claim and the refund entitlement are resolved.

The office-holder’s report should distinguish the refund amount, the amount of any accepted set-off, the unresolved portion, and the procedural step being taken. That separation allows creditors to see whether the dispute concerns tax computation, statutory authority, mutuality, timing or insolvency distribution.

When professional advice is necessary

Obtain advice from practitioners qualified in both tax and insolvency law when the refund is material, the authority has issued a formal adjustment, the taxpayer is in a court-supervised process, entities or jurisdictions are mixed, or the claim amount is disputed. The decisive facts commonly include the entity type, insolvency date, assessment and refund years, statutory notices, the authority’s filed claim and the procedural history. No single label—“refund,” “set-off” or “priority”—resolves those issues on its own.

Frequently Asked Questions

Can a tax authority set off a refund after liquidation has started?

Possibly, but not automatically. The answer depends on the applicable tax statute, insolvency regime, mutuality, the legally relevant date and whether the authority’s debt is established in the proceeding. A liquidator should obtain the statutory basis and reconcile the authority’s claim before accepting the adjustment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What if the authority did not send the required written notice?

In India, section 245(1) expressly refers to written intimation of the proposed action. A missing or defective notice may provide grounds to challenge the procedure, but it does not by itself determine the underlying refund or debt. Preserve delivery evidence and obtain jurisdiction-specific advice.

Is the estate entitled to the full gross refund shown on a tax return?

Not necessarily. The estate may be entitled to the receivable, but a valid set-off can reduce the amount paid. The recoverable figure is the refund less any legally permitted adjustment, with disputed amounts handled under the insolvency process.

Does a tax claim’s priority decide whether set-off is allowed?

No. Priority governs distribution among claims; set-off concerns whether reciprocal obligations may be netted. They must be analyzed separately under the governing tax and insolvency rules.
