Federal tax exemption generally applies only to interest on a qualifying state or local government obligation that meets the requirements of Internal Revenue Code §103. To verify a particular holding, identify the legal issuer, read the official statement and tax documents, check for private-activity, arbitrage, registration and alternative-minimum-tax exceptions, and reconcile the result with your broker’s year-end forms. Interest can be exempt while sale gains, market discount, fund distributions or state taxes remain taxable.
Start with the legal question, not the product name
The relevant question is whether a specific payment is qualifying interest on a specific obligation—not whether the investment finances a power plant, water system, broadband network or another utility. A utility project may be financed by a state or local government bond, a private-activity bond, a corporate issue, preferred stock, a fund or another security. Those instruments can have entirely different tax results.

Section 103(a) of the Internal Revenue Code states: “Except as provided in subsection (b), gross income does not include interest on any State or local bond.” The exclusion is therefore conditional. You must establish both that the issuer and obligation fit the statutory categories and that no exception removes the interest from the exclusion.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Clear out junk files and repair common Windows errors3Fix the driver behind crashes, sound loss and screen glitchesIRS Publication 550 (2025) puts the general rule this way: “Interest you receive on an obligation issued by a state or local government generally is not taxable.” The word generally matters. A utility service authority can be a political subdivision capable of issuing qualifying obligations, but the authority’s name, the project’s public benefit or a broker’s shorthand description does not prove that a particular issue qualifies.

What kind of utility investment do you own?
Before reviewing tax language, classify the security. Tax treatment follows the instrument and the payment, not the economic theme.
| Holding or payment | What to verify | Why the label can mislead |
|---|---|---|
| Direct bond issued by a state, municipality or utility service authority | Issuer’s legal authority, bond resolution, stated use of proceeds and federal tax opinion | A qualifying governmental bond may produce exempt interest, but exceptions can apply to the issue or a portion of it. |
| Private-activity bond financing a utility-related facility | Whether the issue is a qualified private-activity bond and whether a separate exception, including specified private-activity-bond treatment, applies | Private use or private payment can change the federal result even when a public authority issued the bonds. |
| Corporate utility stock, preferred stock or corporate debt | Whether the payment is a dividend, taxable interest or return of capital under the issuer’s documents | A company operating a utility is not a state or local governmental issuer. |
| Mutual fund or exchange-traded fund holding municipal obligations | Prospectus, annual tax supplement, portfolio composition and the character of each distribution | A fund name is not a complete tax characterization; distributions can include exempt-interest dividends, taxable income, capital gains or alternative-minimum-tax items. |
| Original-issue-discount or secondary-market bond | Form 1099-OID, purchase records and market-discount information | Stated coupon interest may be exempt while accrued discount or market discount has a different treatment. |
If the holding is not a state or local obligation—or a fund distribution derived from such obligations—do not assume §103 applies. Ask the issuer or fund for the specific tax characterization of the payment.
The documents that establish the tax status
Collect the documents for the exact CUSIP or fund share class and the tax year in question. Keep the complete versions, not only a trade confirmation.
Recommended Free Tools
- Official statement or prospectus: identifies the issuer, security, authority for issuance, use of proceeds, maturity, call features and tax disclosures.
- Bond counsel opinion: states counsel’s opinion on federal income-tax treatment as of the issue date, usually subject to assumptions, representations and continuing requirements.
- Tax certificate or tax regulatory agreement: records the issuer’s representations and covenants concerning use of proceeds, private business use, arbitrage and other federal requirements.
- Continuing disclosures or supplemental notices: can reveal a remedial action, refunding, change in use or other event affecting the tax position.
- Broker year-end forms: Form 1099-INT, Form 1099-OID or Form 1099-DIV, as applicable, provide the amounts and categories reported to you and the Internal Revenue Service.
- Trade confirmations and account records: establish purchase price, accrued interest, acquisition date and whether you bought at a premium or discount.
IRS Publication 550 says: “The issuer should be able to tell you whether the interest is taxable, as well as give you a periodic (or year-end) statement showing the tax treatment of the obligation.” Treat that statement as evidence to reconcile with the offering documents, not as a substitute for identifying the exact issue.
A step-by-step verification workflow
- Record the exact security. Write down the CUSIP or fund ticker and share class, issuer name, maturity, coupon, purchase date, account type and tax year. A utility authority may have several series with different tax terms.
- Confirm the issuer’s legal identity. Determine whether the issuer is a state, county, city, governmental unit, political subdivision or utility service authority. IRS Publication 550 expressly lists utility service authorities among political subdivisions that may issue qualifying obligations. That eligibility does not, by itself, qualify every issue.
- Read the purpose and source of repayment. Find the sections describing financed facilities, private business use, private payments, leases, loan proceeds and guarantees. Note whether proceeds are governmental, private-activity or mixed-use.
- Locate the federal tax opinion. Look for the bond counsel’s conclusion on exclusion under §103, any qualifications, and whether the opinion covers all interest or only interest while specified conditions continue.
- Check private-activity-bond language. Determine whether the issue is a qualified private-activity bond, a specified private-activity bond for reporting purposes, or a nonqualified private-activity bond. Do not treat “tax-exempt” in a marketing summary as resolving these distinctions.
- Check arbitrage compliance. Review disclosures about investment of bond proceeds, rebate or yield-reduction payments and arbitrage covenants. Interest on an arbitrage bond is an explicit exception to the general exclusion.
- Check registration and other statutory exceptions. The documents should address registration requirements and any other §103(b) exception that could make interest taxable. If the offering describes a failure, remedial action or uncertain tax position, obtain an issue-specific explanation.
- Check alternative-minimum-tax treatment. The documents and annual tax supplement should identify interest subject to AMT rules. Federal regular-tax exemption does not necessarily mean the amount is ignored for AMT purposes.
- Separate interest from other return components. Identify coupon interest, original-issue discount, market discount, acquisition premium, sale proceeds, redemption amounts, fund distributions and capital gains separately. Only the qualifying component receives the §103 treatment.
- Reconcile to tax forms. Compare your calculation with Form 1099-INT, Form 1099-OID or Form 1099-DIV. Investigate differences before filing; do not simply delete a form because the payment is tax-exempt.
- Check state and local rules. Federal exemption does not automatically make interest exempt in your state, another state or a local jurisdiction. Review the residence-state rules and the bond’s issuing state, especially if you hold an out-of-state issue or a national fund.
- Document the conclusion. Save the official statement, opinion, tax certificate, supplements, broker forms, trade records and your written analysis with the tax-year records. Record who answered any question and the date of the answer.
How the major exceptions change the result
Nonqualified private-activity bonds
Private-activity financing uses governmental borrowing capacity for a private business or private payment. Some private-activity bonds are qualified and retain a federal exclusion; others are nonqualified and do not. Read the issue’s private-use tests and the bond counsel opinion. A public utility project can involve private operators, leases or contracts that require closer analysis than the project’s public purpose suggests.

Arbitrage bonds
Federal law restricts earning investment profits from tax-exempt bond proceeds. If an issue is treated as an arbitrage bond, the interest exclusion can fail. Look for arbitrage certificates, rebate covenants and disclosures about investments of proceeds. This is an issue-level question; a high coupon or a profitable project is not, by itself, proof of arbitrage.
Registration failures and other §103(b) exceptions
The Code contains exceptions beyond private activity and arbitrage, including registration-related requirements and other statutory limitations. The offering documents should identify any exception that applies. If the documents are silent or inconsistent, request a written clarification from the issuer, trustee or broker rather than inferring an answer from the security’s name.
Alternative minimum tax
Some interest that is excluded from regular federal gross income can still be relevant to AMT calculations. The official statement and fund tax supplement should identify AMT exposure. If you may owe AMT, have the amount evaluated with the rest of your tax data; do not compare yields using only the regular-tax rate.
Why tax-exempt interest still appears on your tax return
Exempt means excluded from federal gross income, not invisible. IRS Topic No. 403 states: “You must report all taxable and tax-exempt interest on your federal income tax return, even if you don’t receive a Form 1099-INT.” Your broker generally reports tax-exempt interest on Form 1099-INT, and a fund may report exempt-interest dividends on Form 1099-DIV. Original-issue discount is reported on Form 1099-OID when applicable.
Use the form’s instructions and your tax software or preparer’s workflow to place the amount in the tax-exempt-interest field. Do not include exempt interest in taxable interest merely because it appears on a form, and do not omit it merely because no form arrived. The amount can also affect information used elsewhere in a return, including calculations that use tax-exempt interest.

If your broker’s form differs from the issuer’s annual statement, first check whether the difference reflects a corrected form, a partial-year holding, accrued interest, original-issue discount, a fund’s later reclassification or a change in the bond’s tax status. Ask for a corrected form when appropriate and retain both the original and corrected versions.

Interest is only one part of your investment’s tax picture
| Component | Potential federal treatment | Records needed |
|---|---|---|
| Stated interest on a qualifying obligation | Generally excluded under §103, subject to exceptions and AMT rules | Official statement, tax opinion, annual statement and broker form |
| Original-issue discount | May require accrual reporting under OID rules; confirm the issue-specific treatment | Form 1099-OID, acquisition date and issuer or broker accrual schedule |
| Market discount bought in the secondary market | Can be taxable when recognized, even when coupon interest is exempt | Purchase price, adjusted basis and broker market-discount data |
| Premium amortization | Can reduce the amount of taxable or exempt interest reported under applicable rules; it is not a cash refund of premium | Amortization schedule and adjusted basis records |
| Sale or redemption gain | Generally analyzed as a capital gain or loss separate from exempt interest | Purchase and sale confirmations, basis and accrued-interest allocation |
| Fund distribution | May contain exempt-interest dividends, taxable interest, capital gains or AMT items | Prospectus, annual tax supplement and Form 1099-DIV |
A bond can therefore produce tax-exempt coupon payments and a taxable gain when sold above your basis. Conversely, a market discount or an OID amount can create taxable income even though the bond is commonly described as tax-exempt.
Federal exemption is not the same as state exemption
Section 103 addresses federal gross income. States and localities set their own rules. Some exempt interest from bonds issued in that state, while taxing interest from other states; others follow different treatment for funds, private-activity bonds or AMT items. A national municipal fund may report a single federal exempt-interest amount while providing a separate state-by-state percentage schedule.
Check your filing state, the issuer’s state and the fund’s tax supplement for the relevant year. If you moved during the year, held the investment through a trust or partnership, or used a retirement account, the state analysis can differ from a simple resident individual return.

A lower coupon can be rational when its federal tax treatment is favorable. IRS Publication 4078 (Rev. 01-2026) explains: “Because interest paid to bondholders on these obligations is not includable in their gross income for federal income tax purposes, bondholders are willing to accept a lower interest rate than they would accept if the interest was taxable.”

For a simple comparison, use the tax-equivalent yield:
tax-equivalent yield = tax-exempt yield ÷ (1 − marginal tax rate)
For example, a hypothetical 3.00% federally exempt yield compared with a 4.00% taxable yield at a 24% marginal federal rate gives 3.00% ÷ 0.76 = 3.95%. The comparison changes if the exempt yield is subject to AMT, taxable in your state, held in a tax-deferred account, or accompanied by different credit, call and liquidity risks. The formula does not predict price changes or sale gains.
| Comparison factor | Questions to answer |
|---|---|
| Issuer and legal authority | Who legally issued the obligation, and under what governmental authority? |
| Use of proceeds | Is the project governmental, private-activity or mixed-use? |
| Federal versus state exemption | Is the payment exempt where you file, or only for federal purposes? |
| AMT exposure | Does the issue or fund identify interest that enters AMT calculations? |
| Yield and tax character | Are you comparing coupon interest, OID, market discount, exempt-interest dividends or capital gains? |
| Credit, call and liquidity risk | Could default, an early call or a thin market change your realized return? |
| Account type | Is the holding in a taxable account, retirement account, trust or other structure where exemption has a different value? |

When to obtain professional help
Ask a qualified tax professional to review the issue when the documents conflict, a private-activity or arbitrage exception is disclosed, a bond has been restructured or refunded, you have substantial AMT exposure, you sold at a gain or loss, or the investment is held through a trust, partnership or business. IRS Publication 4078 describes itself as an overview rather than official guidance to rely on for planning; issue-specific questions should be directed to the issuer, broker or qualified tax professional.
Bring the complete official statement, bond counsel opinion, tax certificate, all supplements, trade confirmations, broker forms and your state of residence for the relevant year. A professional can then distinguish the tax character of each payment instead of treating the entire investment as one number.
A recordkeeping checklist for each tax year
- Match the security’s CUSIP or fund share class across the statement, confirmation and tax form.
- Save the federal tax opinion and any updated issuer or fund notice.
- Keep purchase price, accrued interest, premium or discount and sale information.
- Retain Forms 1099-INT, 1099-OID and 1099-DIV, including corrected versions.
- Record the federal, state and AMT treatment separately.
- Note every question sent to the issuer or broker and the written response date.
- Store the records with the return for the year in which the income, sale or redemption was reported.
The practical conclusion
Verification is complete only when the legal issuer, use of proceeds, bond counsel opinion, tax certificate, exception disclosures and broker reporting all tell the same story. A utility connection or project name is a starting clue, not proof. Treat qualifying interest, other income components, sale results, state taxes and AMT exposure as separate questions, and preserve the documents that support your conclusion.
