How to Use Tax-Loss Harvesting to Offset Mutual Fund Gains

Tax-loss harvesting can reduce the capital gain reported on your federal return, but it does not create a dollar-for-dollar tax credit. You sell mutual-fund shares whose current value is below their tax basis, realize the capital loss, and combine that loss with your capital gains under the IRS netting rules. The result may reduce or eliminate a net capital gain, including a capital-gain distribution reported by a mutual fund. If losses exceed gains, an individual can generally deduct up to $3,000 of net capital loss against other income ($1,500 if married filing separately), with the unused amount generally carried forward.

The outcome depends on the lots sold, holding periods, Form 1099-DIV distributions, other transactions, wash-sale adjustments and the tax year’s reporting instructions. This guide covers U.S. federal individual taxation under IRS Publication 550 (2025), the IRS mutual-fund guidance and the 2025 Instructions for Schedule D (Form 1040). Confirm the rules and forms for the year in which you file.

What tax-loss harvesting does

A capital loss is realized when you dispose of an investment for less than its adjusted tax basis. For a mutual fund, basis usually reflects what you paid for the shares plus or minus required adjustments, including reinvested distributions. The sale puts the loss into the capital-gain-and-loss calculation on your federal return.

The loss first works through the capital-netting rules. It can offset capital gains rather than reducing taxable wages, interest or other ordinary income directly. Only after all capital transactions are netted does a remaining net capital loss become potentially deductible against other income. That deduction is generally limited to $3,000 per year, or $1,500 for married taxpayers filing separately; an unused loss generally carries to later years.

Harvesting therefore may lower tax, but it does not guarantee a current-year benefit. A loss can be disallowed or recharacterized, your other transactions may already use the loss, and the tax value depends on the rate that applies to the resulting gain or deduction. Selling also changes your investment position and can leave you out of the market while you wait to reinvest.

What it cannot do

  • It does not erase a fund’s distribution on the fund’s books. The distribution is reported to you, and the loss is a separate transaction on your return.
  • It does not turn a $5,000 loss into a $5,000 tax refund. A loss offsets gains first; only an excess net loss can qualify for the limited deduction against other income.
  • It does not make every loss deductible. The wash-sale rules and mutual-fund holding-period rules can defer or change the character of a loss.

Why a mutual fund can produce a taxable gain without your selling

A mutual fund may sell securities that it owns at a profit. The fund can pass those realized gains through to shareholders as a capital-gain distribution, even when an individual shareholder did not sell any fund shares. The IRS generally treats a mutual-fund capital-gain distribution as a long-term capital gain regardless of how long that shareholder owned the fund shares.

Your Form 1099-DIV normally reports these distributions in box 2a. IRS guidance directs taxpayers to report the amount on Schedule D (Form 1040), line 13. When Schedule D is not required, the applicable IRS instructions direct reporting on Form 1040, line 7a with the required boxes checked. Use the instructions for the tax year being filed rather than assuming a prior year’s line numbers or form layout still apply.

A realized loss from another investment can enter the same capital-netting calculation and offset the distribution. The offset is not automatic at the fund level: you must own a loss position, complete the sale or other disposition, check for disallowance rules and report both the distribution and the transaction correctly.

Before selling: identify the gain, the loss and the exact shares

Separate a distribution from an unrealized loss

Start with the capital-gain distributions shown on Form 1099-DIV and the current market value of each mutual-fund lot. A price decline is not a tax loss until you dispose of the shares. Conversely, a distribution remains reportable even if the fund’s share price falls afterward; the distribution and the sale are separate tax events.

Use tax-lot-level basis

Mutual-fund accounts often contain many lots created by regular purchases and reinvested dividends or capital-gain distributions. Each lot can have a different purchase date and basis. Review the broker’s basis records, trade confirmations and distribution history rather than relying on one average number if your account permits specific-lot identification.

Reinvested distributions acquire their own holding periods. A single account can therefore contain recently acquired lots and older lots of the same fund. Selling a lot held for a different period can change both the amount and character of the loss.

Collect every relevant transaction

Gather Forms 1099-DIV and 1099-B, substitute statements and records for transactions that may not yet appear on a year-end form. Include sales in other taxable accounts when estimating your net result. The broker’s cost-basis figure is useful, but compare it with your records when shares were transferred, inherited, gifted or acquired before basis reporting became mandatory.

Step-by-step: harvest a loss to offset a mutual-fund gain

  1. Set the tax-year objective. List the mutual-fund capital-gain distributions you expect, realized gains and losses already taken, and any loss carryforward from an earlier year. Decide whether the goal is to offset current gains, create a permitted deduction against other income, or preserve a loss for a later year.
  2. Build a lot schedule. For every candidate lot, record the number of shares, adjusted basis, acquisition date, current value and estimated loss. Mark lots created by reinvested distributions separately because their holding periods may differ.
  3. Estimate the netting result. Combine the proposed loss with your other short-term and long-term transactions using the applicable Schedule D rules. Do not assume that the gross loss will all be usable in the current year; a gain may already be fully offset, leaving a carryforward instead.
  4. Search the wash-sale window. Review purchases of the same or a substantially identical security during the 30 days before and the 30 days after the planned disposition. Check all taxable accounts you control, not only the account in which you intend to sell. Automatic investment plans and dividend reinvestment can create an unnoticed replacement purchase.
  5. Decide how to maintain your investment plan. You may wait outside the fund, hold the proceeds in cash, or use a different investment only after considering whether it could be substantially identical under the facts. The legal test is fact-sensitive; do not rely on a blanket rule that two funds are always identical or always different.
  6. Place and document the sale. Confirm the lot-selection method with the broker before submitting the order. Save the confirmation, number of shares, execution date, proceeds and basis. The trade date starts the relevant timing analysis, and settlement or later activity should not be treated as a reason to ignore purchases around the sale.
  7. Monitor the 30-day period after the sale. Keep checking for purchases, reinvestments or other acquisitions through the end of the post-sale window. If a replacement purchase occurs, preserve the records needed to calculate any disallowed amount and basis adjustment.
  8. Reconcile the year-end forms. Compare Form 1099-B with your trade records and Form 1099-DIV with the fund’s tax information. Identify wash-sale adjustments and any discrepancy in basis or holding period before preparing the return.
  9. Report the transactions. Use Form 8949 when required for sales and adjustments, then carry the totals to Schedule D. Report capital-gain distributions according to Form 1099-DIV box 2a and the current Form 1040 and Schedule D instructions.

How gains and losses net on the return

The practical question is not simply whether you sold at a loss. It is what remains after all reportable transactions are netted for the year. Holding period affects the character of each item, and the character of a remaining net gain can affect the applicable tax rate.

Illustrative netting position Result before other return items Possible treatment
$8,000 capital gains and $5,000 allowable capital losses $3,000 net capital gain The remaining $3,000 is reported as a net gain; its character follows the Schedule D netting rules.
$8,000 capital gains and $10,000 allowable capital losses $2,000 net capital loss The $2,000 may generally be deducted against other income because it is below the $3,000 individual limit; no carryforward remains from this example.
$2,000 capital gains and $7,000 allowable capital losses $5,000 net capital loss An individual generally may use $3,000 against other income and carry the remaining $2,000 forward. The limit is $1,500 for married filing separately.
Any example containing a disallowed wash-sale amount Current deductible loss is smaller than the sale’s economic loss The disallowed amount is generally deferred through the basis of replacement shares under the applicable rules, rather than used currently.

These are illustrations, not a calculation of a particular return. Short-term and long-term items are netted through the sequence prescribed by Schedule D. Include every transaction and any prior-year carryforward before relying on a projected number.

Wash-sale rules: the timing trap

A loss on stock or securities can be disallowed when you acquire substantially identical stock or securities during the 30 days before or after the loss disposition. That creates a 61-day span centered on the sale date: the 30 preceding days, the sale date and the 30 following days. The rule is not limited to an order placed on the same day as the sale.

What “substantially identical” means here

The law does not provide a safe, universal label for every pair of mutual funds. Whether two securities are substantially identical depends on the facts and the nature of the interests. A different name, ticker or fund family does not by itself settle the question, and a similar investment objective does not automatically produce the same answer. Review current IRS guidance and obtain professional advice when the comparison is close.

How a disallowance affects the result

For a covered replacement purchase, IRS Publication 550 describes a general basis adjustment that defers the loss into the replacement shares. The exact amount and reporting treatment depend on the facts and the transaction. A broker may show a wash-sale adjustment on Form 1099-B, but you remain responsible for checking purchases that the broker cannot see and for reconciling the adjustment with your records.

Purchases that investors overlook

  • Automatic dividend or capital-gain reinvestment in the same fund after the sale.
  • Recurring investment instructions that execute during the post-sale period.
  • Purchases in another taxable account or at another brokerage.
  • Small replacement lots that make only part of the proposed loss unavailable immediately.

Pause or revise automatic purchases before selling if you intend to claim a current loss, and restore the plan only after the relevant window has ended if that fits your investment strategy.

Mutual-fund shares held six months or less

Publication 550 contains a special rule for a loss on mutual-fund or real-estate-investment-trust shares held six months or less. After reduction for applicable exempt-interest dividends, the loss is treated as long-term up to the amount of capital-gain distributions you received and your share of undistributed capital gains. Any remaining loss is short-term. The publication notes an exception for a periodic liquidation plan.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

This rule can produce a different result from the simple assumption that a newly bought fund sold at a loss creates an entirely short-term loss. Because short-term and long-term items pass through different netting steps, the recharacterization can affect when the loss offsets a gain and the rate applied to a remaining gain.

Exempt-interest dividends

A loss on mutual-fund shares may also be reduced by exempt-interest dividends. Keep the fund’s tax information and the relevant distribution details so that the reduction is applied before the six-month character rule is completed. Do not treat every distribution reported by a fund as interchangeable; its tax category matters.

Reinvested distributions and mixed lots

When a fund reinvests a distribution, the reinvested amount generally creates a new purchase lot. If you sell only some shares, identify which lots were sold and apply the holding-period rule to those lots. A fund account can therefore have a long-held original lot, several short-held reinvestment lots and a mixture of long-term and short-term results from one sale order.

Reporting the distribution and the harvested sale

Form 1099-DIV

Use box 2a for the fund’s capital-gain distribution. The IRS treats that amount generally as long-term and directs it to Schedule D, line 13, when Schedule D is required. If Schedule D is not required, follow the current Form 1040 instructions for the line and boxes that apply. Retain the form even if a loss from another transaction ultimately offsets the distribution in the netting calculation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Form 1099-B and Form 8949

Form 1099-B or an equivalent broker statement supplies proceeds, basis and transaction details for the sale. Form 8949 is used when the transaction or an adjustment must be reported there, including applicable wash-sale adjustments. Check whether basis was reported to the IRS and whether the form’s holding-period code matches your records.

Schedule D

Schedule D combines the totals from Form 8949 with capital-gain distributions and other capital items. Use the instructions for the filing year because line numbers, check boxes and exceptions can change. Enter any prior-year capital-loss carryforward using the worksheet or instructions for that year rather than simply subtracting a remembered amount.

Decision points before you harvest

Current-year use versus carryforward

If your allowable losses are larger than this year’s gains, the excess may be usable only up to the annual deduction limit and then carried forward. Selling additional loss lots solely to create a larger carryforward may provide no immediate tax benefit and can change your portfolio’s risk or allocation.

Short-term versus long-term character

Review the holding period of each lot and the six-month mutual-fund rule before choosing which shares to sell. A projected loss amount without its character is incomplete because the netting sequence distinguishes short-term and long-term items.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Distribution timing

Compare the fund’s expected capital-gain distribution with the date on which you would sell. A loss sale may offset the distribution on your return, but it does not prevent the fund from reporting the distribution. Keep both records and avoid assuming that a price decline has reversed the distribution for tax purposes.

Portfolio consequences

Tax is only one part of the decision. Selling can change diversification, expose you to market movement while proceeds are uninvested and create a replacement-security question. Choose a transaction that remains appropriate if the tax benefit is smaller than projected or is deferred.

Common mistakes and how to correct them

Claiming the economic loss without checking the wash-sale window

Problem: An automatic reinvestment or purchase in another account disallows some or all of the current loss.

Correction: Review transactions for 30 days before and after the sale across taxable accounts, obtain the broker’s adjustment detail and retain evidence for any purchase the broker did not report.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Using the fund’s average basis without checking lots

Problem: Reinvested distributions and older purchases have different dates and bases, so the selected shares may not have the expected holding period.

Correction: Identify the actual lots sold and preserve the acquisition records, including reinvestment statements.

Treating a six-month loss as entirely short-term

Problem: The mutual-fund rule can reclassify part of the loss as long-term up to specified distributions and undistributed gains, after the exempt-interest-dividend reduction.

Correction: Apply the Publication 550 rule for shares held six months or less and check whether the periodic-liquidation exception applies.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring a capital-gain distribution because no shares were sold

Problem: A fund’s sale of its own holdings can create a taxable distribution without an investor sale.

Correction: Reconcile Form 1099-DIV box 2a and include the distribution in the Schedule D calculation or follow the current Form 1040 alternative when Schedule D is not required.

Assuming a broker statement is the entire tax record

Problem: Brokerage systems may not see purchases elsewhere, older basis information or every reinvested lot.

Correction: Compare Forms 1099-B and 1099-DIV with account statements, prior returns and your own transaction log.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A practical year-end checklist

  • Download every Form 1099-DIV and note box 2a capital-gain distributions.
  • Collect Forms 1099-B and transaction records for all taxable accounts.
  • List the basis, acquisition date and share count for each lot you may sell.
  • Separate reinvested-distribution lots and confirm their holding periods.
  • Estimate total short-term and long-term gains, losses and any prior-year carryforward.
  • Search purchases from 30 days before through 30 days after a proposed loss sale, including automatic reinvestments and other accounts.
  • Apply the six-month mutual-fund rule and exempt-interest-dividend reduction when relevant.
  • Keep sale confirmations and records of any replacement purchase or basis adjustment.
  • Use the applicable year’s Form 8949 and Schedule D instructions when preparing the return.
  • Ask a qualified tax professional about unusual basis, inherited or gifted shares, uncertain substantially-identical comparisons, or a result that materially affects your return.

Tax-loss harvesting is most useful when treated as a coordinated tax-and-portfolio decision: identify an actual loss, verify that it is currently allowable, match it against the gains you really have, and report each item under the rules for the filing year.
