How to Use Tax-Loss Harvesting After an ETF Drops

To harvest a loss, sell ETF shares in a taxable account for less than their adjusted basis, avoid buying the same or a substantially identical security from 30 days before through 30 days after the sale, and report the transaction on Form 8949 and Schedule D. The loss offsets capital gains first; excess net losses generally reduce ordinary income by up to $3,000 per year ($1,500 if married filing separately), with the remainder carried forward.

What tax-loss harvesting does—and when it applies

Tax-loss harvesting turns an investment decline into a realized capital loss. The relevant measurement is the ETF’s adjusted basis—what you paid, adjusted for items such as reinvested distributions or other basis changes—not simply the percentage shown as a loss on a portfolio screen.

The strategy applies to shares held in a taxable brokerage account. Selling in an individual, joint, or similar taxable account can create a reportable capital transaction. Retirement and other tax-advantaged accounts have different consequences. The Securities and Exchange Commission’s Investor.gov ETF bulletin, published April 29, 2025, notes that ETF and mutual-fund tax treatment does not differ inside a tax-advantaged account; that does not make a retirement-account sale equivalent to harvesting a loss in a taxable account.

A loss is not deductible merely because an ETF is down. You must sell (or otherwise dispose of) the shares, and the sale proceeds must be below the adjusted basis for the lots sold. A sale can be useful when it offsets gains already realized during the same tax year, but it should not leave your portfolio without the asset-class exposure you still need.

What you can use the loss against

Under the federal rules described by the Internal Revenue Service, capital losses first offset capital gains. If total losses exceed total gains, an individual generally may deduct up to $3,000 of the net loss against ordinary income for the year, or $1,500 when married filing separately. Any unused amount carries forward to later years. The character of the carryover—short-term or long-term—continues under the IRS rules, so preserve the holding-period information for every lot.

Inventory your ETF lots before placing an order

Brokerage statements often show an aggregate position, but harvesting decisions are made lot by lot. Gather the information below before selling:

  • Adjusted basis for each tax lot, including reinvested dividends and other broker-recorded adjustments.
  • Acquisition date and quantity for every lot.
  • Current market value and the expected sale proceeds, less commissions or other transaction costs.
  • Whether each lot is short-term or long-term based on its holding period.
  • Purchases, dividend-reinvestment transactions, or recurring orders in every account you and your spouse control.
  • Capital gains already realized or expected elsewhere in the tax year.

For a lot with an adjusted basis of $10,000 and expected net proceeds of $8,000, the realized loss is $2,000. If you sell only part of the lot, allocate basis and proceeds to the shares actually sold. Keep the lot-selection instruction—such as specific identification—in your trade records rather than assuming the broker’s default accounting method matches your plan.

Match the harvest to the tax year

A loss generally belongs to the tax year in which the sale settles under the applicable reporting rules. Review gains and losses already realized before deciding how much to sell. Harvesting a very large loss may create a carryforward rather than an immediate tax benefit, while harvesting too little may leave gains unoffset. The decision is about the tax result and the portfolio, not about making a screen show a smaller percentage decline.

Understand the 61-day wash-sale window

Section 1091 of the Internal Revenue Code disallows a current loss deduction when, during the period beginning 30 days before and ending 30 days after a loss sale, the taxpayer acquires the same or substantially identical stock or securities. Counting the sale date, this is a 61-calendar-day window.

Window segment What to check
30 days before the sale Any purchase, automatic reinvestment, or other acquisition of the same or substantially identical security.
Sale date The ETF shares are sold below adjusted basis, creating the loss that could be disallowed.
30 days after the sale Any new acquisition that falls inside the statutory period, including transactions in accounts you may not normally review.

The IRS describes a wash sale as a loss sale followed by an acquisition of substantially identical securities in a fully taxable trade within 30 days before or after the sale. The rule is not limited to the account in which you sold. Review taxable accounts you own or control, your spouse’s accounts, automatic dividend reinvestment, and recurring investment instructions. A small reinvested dividend can be enough to create replacement shares during the window.

What happens if a wash sale occurs

The loss is generally not available as a current deduction. Instead, the disallowed loss is added to the basis of the replacement property under the IRS rule. That defers the tax effect until a later disposition of the replacement shares, subject to the rules that apply then. The replacement lot’s acquisition date and adjusted basis therefore become essential records.

Why “substantially identical” requires judgment

The statute supplies the standard, not an IRS-approved list of ETF ticker pairs. Whether two funds are substantially identical depends on the facts, including their underlying holdings, index or investment objective, issuer, and structure. A different ticker or a different fund company is not an automatic safe harbor, and a fund with a different name may still create similarity risk.

For a high-value transaction, a tax professional can analyze the specific funds and your complete account picture. The analysis should be made before trading, because buying first and trying to unwind the transaction later can leave you with a disallowed loss and an unintended position.

Choose a replacement ETF that preserves your plan

Most investors want to remain invested while waiting out the wash-sale window. Compare candidate replacements on the dimensions below rather than choosing only by ticker or recent performance.

Comparison factor Questions to answer Why it matters
Index tracked Does the fund follow the same index, a closely related index, or a materially different one? Similar indexes can raise substantially-identical concerns; a different index may change exposure.
Holdings and concentration How many securities does it own, and are the largest positions and sector weights similar? Two funds can have different labels but overlapping portfolios.
Issuer and structure Who sponsors it, and is the legal structure comparable? Issuer differences alone do not settle the tax question, but they are part of the facts.
Expense ratio and bid-ask spread What recurring expense and trading friction will you incur? A tax benefit can be reduced by higher ongoing costs or execution spread.
Tracking difference How closely has the fund followed its benchmark? Tracking quality affects how well the replacement delivers the intended exposure.
Tax-loss amount and holding period Which lots are being sold, and are they short-term or long-term? The amount and character determine how the loss interacts with gains and carryovers.
Wash-sale similarity risk Could the replacement reasonably be viewed as the same or substantially identical security? The IRS standard is fact dependent; document your reasoning.
Asset-class exposure Does the replacement keep the intended stock, bond, geographic, or factor allocation? A tax transaction should not accidentally create an allocation that no longer fits your plan.

For example, replacing a broad-market ETF with another fund that tracks an almost identical benchmark and holds nearly the same securities may preserve exposure but also increase similarity risk. A fund following a different benchmark can reduce that risk, yet it may introduce different sector, country, duration, credit, or market-cap exposure. There is no universal IRS “safe pair”; evaluate the actual funds and retain the analysis.

Execute the harvest and document every decision

  1. Confirm the account. Verify that the shares are in a taxable account and that the basis data are complete.
  2. Select the lots. Identify the exact quantity and acquisition dates you intend to sell. Estimate proceeds, costs, realized loss, and the short-term or long-term character.
  3. Search all relevant accounts. Check your other taxable accounts, your spouse’s accounts, dividend-reinvestment settings, and scheduled purchases for the full 61-day window.
  4. Choose and review the replacement. Compare index, holdings, issuer, structure, costs, tracking difference, and intended asset-class exposure. Decide whether the similarity risk is acceptable for your facts.
  5. Place the sale and any replacement purchase. Confirm the order quantities and account numbers before submitting. If you use a replacement, make sure the transaction does not undermine your allocation or create an unintended concentration.
  6. Turn off conflicting automation. Pause dividend reinvestment or recurring purchases that could acquire the sold security during the prohibited period, and record when the instruction was changed.
  7. Save evidence. Keep trade confirmations, lot-level basis, acquisition dates, replacement-security analysis, and copies of account instructions. Record the sale date and the date on which the 30-day post-sale period ends.

Brokerage 1099-B information is useful but not complete for every wash-sale fact pattern. It may not identify a purchase in another account or a spouse’s account, so reconcile the form against your own records before preparing the return.

Report the sale on your federal return

Most capital transactions are reported on Form 8949 and summarized on Schedule D. Enter the proceeds, adjusted basis, dates, and resulting gain or loss as required for the transaction. If a broker reports a wash-sale adjustment, verify that it agrees with your complete account review; cross-account or spouse transactions may require information the broker did not receive.

Do not treat a disallowed loss as if it disappeared. The amount generally becomes part of the replacement shares’ basis, so retain the adjustment with that lot. When the replacement shares are eventually sold, the adjusted basis and holding-period rules determine the later tax result.

Apply the annual limits and carryovers

After reporting all transactions, net short-term and long-term results as directed by the IRS. Capital losses offset capital gains first. If a net capital loss remains, the general federal individual limit against ordinary income is $3,000 for the year, or $1,500 for married filing separately. Any excess is carried to future years rather than expiring, and its short-term or long-term character is retained.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Illustrative calculation

Assume an investor realizes $6,000 of capital gains and harvests $9,500 of losses in a taxable account, with no wash-sale adjustment. The losses offset the $6,000 of gains, leaving a $3,500 net capital loss. The investor can generally deduct $3,000 against ordinary income for that year and carry the remaining $500 forward. The example is federal and illustrative; other rules, filing status, and state taxation can change the result.

Common mistakes and how to correct them

Problem Why it happens Practical response
Counting the ETF’s percentage decline as the loss The account display may use an incomplete or pooled basis. Use adjusted basis and the exact lots sold.
Buying the same ETF immediately after selling The investor wants uninterrupted exposure. Check the full 30-day post-sale period and use a replacement only after assessing similarity.
Forgetting the 30 days before the sale A purchase made weeks earlier is easy to overlook. Review transaction history for at least 30 days before the planned sale.
Leaving dividend reinvestment on A small automatic purchase creates replacement shares. Pause or redirect reinvestment and document the change.
Checking only one account Wash-sale analysis is not confined to the selling account. Include accounts you and your spouse control and reconcile all activity.
Assuming a different ticker is automatically safe Similarity is a legal and factual standard, not a naming test. Compare indexes, holdings, objectives, issuer, and structure; seek professional advice when material.
Ignoring the replacement lot’s basis The disallowed loss is not visible as a current deduction. Add the adjustment to replacement basis and preserve the lot record.
Expecting the broker form to catch everything Broker systems may not see spouse or cross-account purchases. Reconcile 1099-B data with your own complete transaction log.
Harvesting without an allocation plan The tax goal overshadows portfolio risk. Confirm that the replacement maintains the intended asset-class exposure and risk level.

When harvesting may not be worth doing

A loss is not automatically valuable. Compare the expected tax benefit with bid-ask spread, commissions or other trading costs, the expense and tracking characteristics of a replacement fund, and the risk of moving away from your target allocation. A sale that creates a large carryforward may still be useful, but the benefit is deferred rather than immediate.

Consider the holding period of the lots and the gains you expect to realize. Because carryovers retain their character, selling a particular lot can affect which future gains are offset. If the amount is substantial, the accounts are complex, or a spouse has separate investment accounts, have a CPA, enrolled agent, or other qualified tax professional review the proposed transactions before execution.

A repeatable annual workflow

  1. Run a taxable-account report of unrealized losses and verify adjusted basis.
  2. Match potential losses with realized gains and your desired asset allocation.
  3. Review all purchases during the prior 30 days and suspend conflicting automation.
  4. Compare replacement ETFs on exposure, similarity risk, costs, and tracking quality.
  5. Sell the selected lots, save confirmations, and monitor the next 30 days for acquisitions.
  6. Reconcile broker forms with every relevant account and record any basis adjustment.
  7. Complete Form 8949 and Schedule D, apply the $3,000/$1,500 limit when applicable, and track carryovers.
