How to use leverage safely when investing in Indian stocks

Leverage can increase your exposure to Indian shares, but it also makes ordinary price moves hit your capital faster. For listed shares, the main borrowing facility is a broker’s Margin Trading Facility (MTF): you pay part of an eligible share or equity-ETF purchase and the broker funds the balance. Equity derivatives create leverage through contracts rather than share ownership and can have different settlement, margin and loss rules.

No leverage method is safe for every investor. The practical objective is to understand the financing cost, changing margin requirements, cash calls and liquidation rights before placing an order, then use only an amount you could fund if prices moved sharply against you.

As an Amazon Associate I earn from qualifying purchases.

What leverage means in the Indian stock market

Leverage means controlling a larger market position with less of your own cash. In an MTF purchase, your equity is the portion you contribute and the broker’s funding is a loan secured by the position and any required collateral. A price change therefore affects the value of the entire position, while your gains or losses are measured against your smaller contribution. Interest and other charges reduce the result even when the share price is unchanged.

Derivatives are a separate form of leverage. Futures and options are contracts with expiry, daily settlement and margin rules; buying a derivative does not give you the same ownership as buying shares. The contract’s terms, liquidity and margin changes determine how quickly cash may be required.

How Margin Trading Facility (MTF) works

Eligibility is security-specific

The NSE’s current MTF FAQ says eligible shares and equity exchange-traded-fund units are those classified as Group I securities. A broker must itself qualify for MTF and obtain exchange permission. You must provide consent and receive the facility’s terms. A share that is tradable for delivery is not automatically available for MTF, so check the broker’s live eligible-security list immediately before trading.

Your securities are pledged

MTF securities are pledged under the facility. The NSE FAQ describes unpledging after the relevant payment is made. Read the agreement to see how pledging, substitutions, corporate actions, dividends and transfers are handled, and whether the broker accepts additional securities or cash as collateral.

Margin is not one permanent percentage

Initial margin depends on the security category and the applicable VaR (Value at Risk) and ELM (Extreme Loss Margin) inputs. A maintenance margin applies while the funded position remains open. The NSE also describes mark-to-market (MTM) margin when the market value of the funded stock falls below its funded cost. Because these inputs can change with the security and market conditions, the amount you must keep available can rise after you open the trade.

What the broker-level limits do—and do not—tell you

SEBI’s June 2025 Master Circular for Stock Brokers sets prudential limits on a broker’s MTF business. It states that MTF-related broker indebtedness may not exceed five times the broker’s net worth. A broker’s maximum allowable exposure is subject to limits involving borrowed funds plus 50% of net worth, and exposure to one client is limited to 10% of that maximum allowable exposure.

Rule in the 2025 SEBI circular What it means for an investor
Broker indebtedness up to five times net worth A cap on the broker’s aggregate MTF indebtedness, not a promise that an individual can borrow five times their cash.
Exposure linked to borrowed funds plus 50% of broker net worth A broker-level prudential ceiling; it does not set your personal margin or borrowing multiple.
Single-client exposure up to 10% of the broker’s maximum allowable exposure A concentration control for the broker, not an entitlement to a 10% position or a guaranteed order size.
MTF client losses are not covered by the Investor Protection Fund A loss on an MTF position is not made good by that fund.

These limits reduce risks at the intermediary level but cannot prevent a loss in your account. Use the exact facility agreement, current margin schedule and exchange notices for your transaction rather than inferring a personal leverage limit from the broker caps.

How leverage changes your loss exposure: a hypothetical example

The following arithmetic is hypothetical, not a forecast or an observed investor outcome. It assumes a ₹100,000 share position financed with ₹50,000 of your money and ₹50,000 borrowed. It ignores interest, taxes, fees, dividends and any change in margin requirements so that the leverage effect is visible.

Share-price move Position value Less assumed loan Your equity before costs Change versus your ₹50,000 contribution
0% ₹100,000 ₹50,000 ₹50,000 0%
-10% ₹90,000 ₹50,000 ₹40,000 -20%
-20% ₹80,000 ₹50,000 ₹30,000 -40%
-50% ₹50,000 ₹50,000 ₹0 -100%

Interest continues while the loan is outstanding. If the broker raises the required margin or the position falls below maintenance levels, you may need to add cash before the price reaches any of these example points. A forced sale can also occur at an unfavorable price. The example demonstrates the direction and scale of the effect; it does not establish a “safe” leverage ratio.

  • the stated MTF interest rate and whether it is simple, daily-rested or otherwise calculated;
  • brokerage, exchange charges, securities transaction tax, GST and stamp duty that apply to the trade;
  • pledge creation, modification and release charges;
  • any delayed-payment, account-maintenance or square-off fee;
  • the date from which interest starts and the date on which it stops;
  • whether the rate can change and how the broker communicates a change; and
  • the maximum period the broker permits funding to remain open.

Compare the expected return with the cost after tax and charges, not with the share’s headline price change. A position that rises slowly may still lose money after financing. Conversely, a short holding period does not eliminate risk because a single sharp move can trigger a call before the trade is closed.

A pre-trade checklist for MTF

1. Confirm the facility and the security

  1. Verify that the broker is currently authorised for MTF and that you have accepted the separate MTF terms.
  2. Check that the exact share or equity ETF is in the current Group I eligible list. Do not rely on an old screenshot or a third-party list.
  3. Read the contract for interest, collateral, pledge, corporate-action and forced-sale clauses.

2. Stress-test the cash requirement

  1. Write down your own contribution, the funded amount and the total position value.
  2. Model hypothetical adverse moves of 10%, 20% and a larger move appropriate to the stock’s volatility. For each case, calculate the remaining equity after repaying the assumed loan.
  3. Add a separate buffer for interest, taxes and a possible increase in the required margin. The buffer should be cash you can access without selling essential assets or missing household obligations.
  4. Ask the broker exactly what notice, payment method and deadline apply to an MTM or maintenance call.

3. Check concentration and liquidity

List other holdings that would fall for the same reason: the same company, sector, index or macroeconomic factor. A concentrated position can create a cash crisis even when each security is individually eligible. Check normal trading volume and the spread; an instrument that looks liquid in calm markets may be difficult to exit during a sharp gap.

4. Decide the exit before entry

Set a maximum rupee loss and a maximum funding period in writing. Decide whether you will repay the loan from cash, sell part of the position or close the entire trade. If your plan depends on a guaranteed return, an uncommitted future income stream or borrowing emergency money, do not open the leveraged position.

What happens when margin is short

An MTF account is monitored after purchase, not only at the time of order. A fall in the funded stock can reduce your equity, and a change in the applicable margin can increase the amount the broker requires. MTM margin may be collected when the funded-stock market value is below funded cost.

Questions to get answered in writing

  • What exact event creates a call: a percentage of equity, a rupee amount, an exchange margin change or another trigger?
  • How quickly must you pay, and does the deadline run during market hours, calendar days or business days?
  • Which forms of cash or securities collateral are accepted, and how long does a transfer take to be credited?
  • Can the broker increase the margin requirement without your separate approval?
  • Which securities may be sold first, and can the broker sell without a further telephone call?
  • How are sale prices, charges and any remaining debit calculated if the proceeds do not repay the loan?

If you cannot meet the call

Follow the agreement’s contact and payment procedure immediately and keep records of every instruction. Do not assume that a broker will wait for a rebound. The agreement may authorise liquidation after the stated deadline, and the sale can occur while the market is falling. If the proceeds are insufficient to clear the funded amount and charges, ask how the remaining debit is collected. A broker’s ability to liquidate is a contractual remedy, not protection against loss.

MTF-funded shares versus equity derivatives

Both products use margin, but their risks should not be mixed. The following comparison describes general mechanics; the exact contract, broker and exchange terms control.

Feature MTF-funded share or equity ETF Equity derivative
What you hold An eligible share or ETF unit purchased partly with broker funding; the securities are pledged. A futures or options contract, not the same ownership interest as the underlying share.
Main cost Interest on the funded amount plus trading, tax and pledge-related charges. Premium for an option or the contract’s pricing and financing effects, plus brokerage, taxes and exchange charges; margin is also required.
Margin calculation Security-category formulas using applicable VaR and ELM inputs, with maintenance requirements that can change. Contract-specific exchange and broker margin that can change with volatility, expiry and position risk.
Settlement and MTM MTM margin can be required when funded-stock value falls below funded cost; the loan remains until repaid or the position is closed. Futures are settled daily; options have premium and exercise/assignment mechanics, with expiry dates and possible additional margin.
Can loss exceed posted margin? Your share value can fall substantially and costs continue; the account outcome depends on the loan, collateral and sale terms. Yes. NSE’s derivatives risk disclosure states: “If the prices move against you, you may lose a part of or whole margin amount in a relatively short period of time. Moreover, the loss may exceed the original margin amount.”
Liquidation and calls The MTF agreement sets call deadlines and the broker’s right to sell pledged securities. The derivatives agreement and exchange rules govern daily settlement, additional margin and broker close-out; deadlines can be very short.
Eligible instruments Only securities appearing on the current MTF eligibility list, such as Group I shares and equity ETFs. Only exchange-listed contracts with their own expiry, lot size and liquidity characteristics.

Read the NSE derivatives risk disclosure for the product-specific warning. Do not apply its statement about losses exceeding original margin automatically to every MTF-funded share trade; the contractual loan and collateral terms determine that account’s obligations.

Risk controls that reduce—but do not remove—danger

  • Use less borrowed exposure: A smaller loan leaves more equity to absorb a fall and reduces interest, although it does not prevent a loss.
  • Keep a dedicated cash reserve: Separate call money from emergency, rent, education and debt-service funds.
  • Diversify: Avoid putting the borrowed portion into one company or a group of highly correlated stocks.
  • Prefer transparent exit rules: Pre-set conditions for reducing or closing the position instead of waiting for a hoped-for recovery.
  • Monitor on non-trading days: Corporate announcements, global moves and margin changes can create a gap before the next session.
  • Reconcile statements: Check funded amount, interest accrual, pledged quantity, collateral value and margin shortfall against the broker’s ledger.
  • Decline an unfundable trade: If a larger adverse move would require money you cannot produce promptly, the position is too large for your circumstances.

These are risk-reduction practices, not guarantees and not a recommendation to use any particular leverage level. For some investors, buying shares entirely with available cash—or not trading a security—will be the more appropriate choice.

Scams, guarantees and account security

The NSE investor advisory, indicated as updated October 1, 2026, warns against guaranteed or assured-return claims and against people asking investors to share trading credentials. Treat a promise that leverage cannot lose as a fraud warning. Never disclose your password, one-time password, trading PIN or remote-access code, and verify any payment request through the broker’s official channel. Keep two-factor authentication enabled and review login, order and pledge alerts.

Regulatory changes to verify before trading

On June 18, 2026, SEBI published a Consultation Paper on Review of the MTF Framework. A consultation paper invites comments; it is not a binding rule. Because a later final circular may alter requirements, confirm the latest SEBI circulars, NSE notices and your broker’s revised agreement immediately before opening or adding to an MTF position.

Do not use the historical 2004 figures sometimes quoted online as current universal rates. SEBI’s March 2004 circular included 50% initial and 40% maintenance margins in its then-applicable framework; current requirements are determined by the present rules, security category and facility terms.

When leverage should be rejected

Do not use MTF or derivatives when repayment depends on selling essential assets, meeting a household bill, receiving a certain bonus or achieving a promised return. Reject the trade if you cannot explain the margin trigger, deadline and liquidation clause, or if the all-in cost is unclear. A position that would force you to borrow again after a 20% hypothetical fall is not compatible with a cash buffer. The ability to place an order is not evidence that the exposure is affordable.
