How to Tell Whether Your Index Fund’s Gains Came From the Market or Your Investment Choices

Separate three returns before judging what happened: the return of the fund’s actual benchmark, the fund’s own return, and your account’s personal return. The benchmark shows how the tracked market segment performed. The fund-to-benchmark gap usually reflects fund expenses, trading, sampling, cash, or tracking error. The difference between your account and the fund is more often explained by when and how much you contributed or withdrew, plus account costs, taxes, different dates, or a different return formula.

A fair diagnosis requires the same start and end dates, consistent treatment of dividends, compatible gross or net figures, and a clear distinction between time-weighted and money-weighted returns.

The three returns you must keep separate

Statements and fund websites often place several performance figures next to one another. They answer different questions, so treating them as interchangeable can make a normal result look like a mistake—or make an investor’s timing decision look like superior market skill.

1. The benchmark return

An index is a reference for a market segment or strategy, such as the specific index the fund says it follows. Its return is not the return earned by your account. An index is not itself an investable portfolio: it may not incur the same expenses, trading costs, taxes, or cash drag that an investor experiences.

2. The fund return

This is the performance of the shares or units you own, usually after the fund’s operating expenses and the effects of its portfolio management. A fund may hold every index constituent or use sampling. Even a fund designed to track an index as closely as possible may therefore differ from it.

3. Your personal account return

Your account result reflects the actual dollars in your account. Contributions, withdrawals, the dates those cash flows occurred, brokerage charges, and taxes can all change the outcome. It is entirely possible for the fund to match its index closely while your personal return is much higher or lower because your money was not invested for the same periods or in the same amounts.

Number What it answers What it does not answer
Benchmark return How the referenced market segment or strategy performed over the selected dates What your account earned after your cash flows, fees, and taxes
Fund return How the fund shares performed, including the fund’s implementation and expenses Whether your contribution and withdrawal timing helped or hurt
Personal account return What your own invested dollars experienced How the fund would have performed for a different cash-flow pattern

Step 1: Identify the fund’s actual benchmark

Start with the prospectus, shareholder report, or the fund’s performance page. Record the exact index name and the share class or fund version you own. A headline about “the market” is not a substitute for the fund’s stated benchmark. A broad-market headline can include companies, countries, capitalization ranges, or sectors that your fund does not hold.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Also check how the fund tracks. Some index funds sample the index rather than hold every constituent. Sampling can be a sensible implementation choice, but it means the holdings, cash position, and trading results will not be identical to the theoretical index. The U.S. Securities and Exchange Commission (SEC) explains that fees and expenses, trading costs, and tracking error can cause an index fund to underperform its index.

Step 2: Put all three figures on the same dates and basis

Write down one start date and one end date, then obtain the benchmark, fund, and account figures for exactly that interval. A one-day difference can matter around a sharp market move; a different calendar year can make an otherwise careful comparison meaningless.

Check whether returns include income

Use total returns when comparing an index with a fund, so dividends and other distributions are treated consistently. If one figure assumes distributions were reinvested and another reflects only price changes, the gap is a measurement mismatch rather than evidence about your choices.

Check gross versus net treatment

Determine whether the benchmark figure is gross of costs or net of particular costs. The SEC warns that benchmark performance may not reflect fees and expenses paid by an investor. A fund return after expenses should not be compared with a benchmark figure that excludes every comparable cost without labeling the distinction.

Check tax and account treatment

Decide whether each number is pre-tax or after-tax. A fund’s published performance generally does not replicate your personal tax bill. Tax effects depend on the account type, transactions, distributions, and your circumstances, so an after-tax account result is not directly comparable with a pre-tax fund figure.

Step 3: Measure the fund’s tracking difference

For a stated period, calculate:

Fund-to-benchmark difference = fund total return − benchmark total return

This simple subtraction describes a tracking gap; it does not measure your investment judgment. A negative result can be explained by the fund’s expense ratio, trading costs, sampling, cash holdings, or tracking error. A positive result can occur for implementation reasons in a particular period and does not by itself prove that the fund will continue to beat the index.

Before interpreting the number, confirm that the index and fund use the same dates, distribution assumptions, currency, and gross-or-net convention. If those inputs differ, calculate an aligned comparison first.

Step 4: Determine which return method your account uses

Personal performance can be expressed with two fundamentally different methods.

Money-weighted return (dollar-weighted return or IRR)

An internal rate of return (IRR) incorporates the amount and timing of every contribution and withdrawal. A large contribution just before a decline has more influence on the personal result than a small contribution made after the decline. This method answers, “What return did my dollars experience?” Vanguard describes its personal return as a dollar-weighted IRR, while some other displayed returns use time weighting.

Time-weighted return

A time-weighted return breaks the measurement into periods around external cash flows, calculates each period’s investment performance, and links those results. By removing the effect of how much money entered or left, it is more appropriate for comparing the investment itself with a benchmark.

Comparison Time-weighted return Money-weighted return (IRR)
Cash-flow effect Removes the effect of contribution and withdrawal amounts and timing Includes the amount and timing of contributions and withdrawals
Best use Comparing fund or portfolio management with a benchmark Evaluating the return earned by your actual dollars
Interpretation Investment performance independent of the investor’s cash-flow pattern Personal experience, including decisions about when to invest or withdraw

Do not compare an account IRR directly with a benchmark time-weighted return and call the difference an investment-choice effect. First put the figures on a compatible basis, or use the account’s time-weighted result for the fund-versus-index comparison.

Step 5: Attribute the account-to-fund gap

Once the fund and benchmark are aligned, examine the separate gap:

Personal account return − fund return = cash-flow, cost, tax, date, and method effects

Contribution timing

Regular deposits buy different numbers of shares at different prices. A deposit before a market fall exposes more dollars to that fall than a deposit made afterward. Conversely, a deposit before a rise can improve the personal result. The fund’s published return assumes a particular holding-period experience; it does not know when your money entered.

Contribution size

Even if deposits occur on the same schedule, unequal amounts change a money-weighted result. A large late contribution can dominate the account’s IRR, while the fund’s reported return remains unchanged by your balance.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Withdrawals and cash left uninvested

A withdrawal before a rally means fewer dollars participate in the gain. Money waiting in a settlement balance, or held temporarily during a transfer, also does not experience the fund’s full market exposure. Include the dates and amounts of these movements in your account-return review.

Fees and trading charges

Brokerage commissions, transaction charges, account fees, and fund expenses reduce the value left to compound. The SEC states, “Fees and expenses reduce the value of your investment return.” The fund’s published figure may include fund-level expenses while excluding charges specific to your account, so identify which costs each number contains.

Taxes

Taxable distributions, realized gains, and taxes paid outside the account can lower what you keep even when the fund and benchmark figures are reported before tax. The exact effect depends on your account and tax situation; do not apply one investor’s tax result to another.

Measurement dates and calculation conventions

A statement may use a calendar year, a trailing period, or dates tied to your statement cycle. A fund page may display a different period or a return calculated with a different convention. Reconcile the dates and method before assigning the difference to a personal decision.

The attribution ladder

Use the following order so that one layer is not mistakenly blamed for another.

  1. Benchmark versus fund: identify the fund’s tracking difference and investigate expenses, trading, sampling, cash, and tracking error.
  2. Fund versus personal account: investigate cash-flow timing and size, withdrawals, uninvested periods, account-specific costs, taxes, dates, and return method.
  3. Personal choices: only after the first two layers are aligned should you assess whether a decision to delay, accelerate, withdraw, or change the investment affected the outcome.

This ladder prevents a normal fund implementation difference from being labeled as investor behavior and prevents a timing effect from being blamed on the index fund.

A practical worksheet for your own account

Create one line for each return and document the assumptions beside the number.

Item to record Details to capture
Fund Fund name, share class, and the exact benchmark named in its prospectus or performance page
Period Identical start and end dates for benchmark, fund, and account
Income Whether dividends and distributions are included and reinvested
Cost basis Whether the benchmark is gross or net of costs and which fund or account fees are included
Account method Time-weighted return or money-weighted IRR
Cash flows Every contribution, withdrawal, transfer, and period when money was not invested
Taxes Pre-tax or after-tax result and the account or jurisdictional treatment that applies

Then perform the calculations in order:

  1. Confirm that the benchmark is the fund’s stated index.
  2. Align dates, total-return treatment, and gross-or-net conventions.
  3. Subtract the benchmark return from the fund return to describe the fund-level tracking gap.
  4. Use the account’s time-weighted return for a like-for-like investment comparison, if available.
  5. Use the account’s IRR to understand what your actual dollars earned.
  6. List each cash flow, cost, tax, and uninvested interval that can explain the remaining difference.

Why a monthly-deposit investor may not match the index

Consider the question, “How are you calculating your actual return against the index when you deposit every month?” The answer depends on the question being asked. To compare the investment with the index, use a time-weighted account return over the same dates and with total returns on both sides. To measure the result of the monthly deposits themselves, use the account’s money-weighted IRR, because each deposit had a different time in the market.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not average the fund’s monthly published returns and assume that average represents your account. The amount invested in each month matters for a personal IRR. A statement provider may calculate this automatically, but you still need to know the method and the cash-flow dates used.

Common explanations for “my portfolio performance does not match the reported fund performance”

The fund and account cover different periods

Check statement dates, trade settlement dates, transfer periods, and whether the fund figure is month-to-date, year-to-date, or trailing. Re-run the comparison using one interval.

The account figure is IRR and the fund figure is time-weighted

This is a method mismatch, not proof of a tracking problem. Obtain a time-weighted account figure for the investment comparison, then retain IRR for the personal-dollar question.

Dividends are treated differently

Compare total returns with the same reinvestment assumption. A price-only index figure will generally not answer the same question as a fund return that includes reinvested distributions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The benchmark omits investor-paid charges

Separate fund expenses from brokerage or account charges. A benchmark is a reference, not a bill paid by your account.

Cash was outside the fund

Transfers, pending deposits, withdrawals, and deliberate cash holdings reduce the dollars exposed to the fund during those intervals.

Taxes reduced the personal result

Identify whether the account number is before or after tax and which taxes were actually paid. Do not compare an after-tax personal figure with a pre-tax published return without labeling the difference.

How long should you measure?

A short interval can be dominated by a single market move, a distribution date, a contribution, or a withdrawal. Examine periods that include different market conditions, including both rising and falling markets. The SEC advises questioning performance presentations that do not cover reasonable periods with different market conditions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Longer periods do not eliminate the need for aligned dates and methods; they simply give one event less power to dominate the result. Review a set of consistent intervals rather than selecting only the period that makes a decision look favorable.

What the comparison can—and cannot—tell you

  • A fund below its benchmark may be experiencing ordinary expenses, trading costs, sampling effects, cash, or tracking error.
  • An account below the fund may reflect contribution timing, withdrawals, uninvested cash, account fees, taxes, or a calculation mismatch.
  • A positive gap does not establish repeatable skill; it may result from the measurement period or implementation details.
  • A negative personal result does not prove that the fund or the investor made a poor choice until dates, cash flows, return methods, and costs are reconciled.
  • The benchmark does not represent the exact experience of any particular investment or investor.

A final decision checklist

  • Have you named the fund’s actual benchmark rather than a general market headline?
  • Do benchmark, fund, and account figures use identical start and end dates?
  • Are all three total returns, with dividends handled consistently?
  • Is the benchmark gross or net of costs, and which fees are included in the fund and account figures?
  • Are you comparing time-weighted with time-weighted, or money-weighted with money-weighted?
  • Have you recorded every contribution, withdrawal, transfer, and uninvested period?
  • Are the results pre-tax or after-tax, and does that status match on both sides?
  • Does the period include both rising and falling market conditions?

Only after these checks can the remaining difference reasonably be described as the effect of an investment choice. Until then, it is simply an unexplained gap between measurements that may not be comparable.
