Use a written threshold rule when you want portfolio risk to respond to market volatility: set strategic targets, measure every holding’s current weight, review at a defined frequency, and trade when an allocation moves beyond a stated band. A practical illustration is a 60% global-equity/40% high-quality-fixed-income portfolio monitored daily, with a 200-basis-point (2-percentage-point) trigger and a 175-basis-point destination. That 200/175 design is Vanguard’s research example, not a universal recommendation. Your rule should also direct contributions, dividends and withdrawals toward underweight assets before selling, and require a tax-and-cost check before every trade.
Why market-flow volatility changes portfolio weights
Rebalancing restores a portfolio to its intended asset-allocation mix. The U.S. Securities and Exchange Commission (SEC) describes it as bringing the portfolio back to its original allocation by selling overweight assets, buying underweight assets, or changing where new contributions go. The purpose is to restore the risk exposure you selected—not to predict the next market move.

Prices are only one source of drift. A contribution to a bond fund, a withdrawal from an equity account, a dividend left in cash, a transfer between accounts, or a change in the value of one asset class alters percentages. Money leaving one market area also changes the relative weight of what remains. A 10% stock-market decline, by itself, cannot tell you whether your portfolio breached its rule; you must recalculate the complete portfolio after every holding and cash flow are included.

Then calculate:
drift in percentage points = current weight − target weight
A 60% equity target currently measuring 62.1% has a positive drift of 2.1 percentage points, or 210 basis points. A 40% bond target measuring 37.9% has a negative drift of 2.1 percentage points. The two sides move together because the portfolio weights must total 100%.
Write the policy before choosing a number
A rebalance rule is useful only when it can be followed during a sharp sell-off or rally. Put the following items in one investment-policy document:
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
- Strategic target percentages for every asset class.
- The measurement frequency and the account universe covered.
- The trigger band in percentage points or basis points.
- The destination after a breach: the exact target or a point between target and trigger.
- How contributions, dividends, withdrawals and transfers are assigned.
- Minimum trade sizes, tax-lot instructions, account-location preferences, commissions and spread limits.
- A pause or escalation process for unusual liquidity, settlement or operational conditions.
- Events that permit an exception, such as a planned withdrawal, a tax transaction, a target-date glide-path change or a change in your ability to tolerate losses.
Writing these choices in advance prevents a headline, a fear-driven sale or a recent winning asset class from silently changing the strategy.
Set targets from the goal, horizon and risk capacity
Start with the allocation that supports the goal and time horizon, then check that you can hold it through a major loss. The target is not chosen from the most recent volatility. For illustration, a policy might specify 60% globally diversified equities and 40% high-quality fixed income. A different investor could rationally choose different percentages; the SEC emphasizes that asset allocation is personal.
Define whether the policy covers one account or the household’s entire investable portfolio. If equities are 60% in a retirement account but 80% after taxable and cash accounts are included, a rule applied to only one account can produce a misleading result. List which assets count toward each category, including cash, short-term reserves and employer plans that are part of the investment decision.
Choose the trigger: calendar, threshold or a combination
Calendar rule
A calendar rule checks and, if necessary, trades on a fixed schedule, commonly every six or twelve months. It is easy to explain, audit and automate. Its weakness is timing: a fast shock can leave the portfolio outside its intended risk range until the next date, while a scheduled review can force a large trade after a long drift.

A threshold rule checks weights on a defined schedule but trades only after an allocation moves beyond a preset band. The band is normally stated in percentage points. A 200-basis-point band around a 60% target means action at 62% on the upside or 58% on the downside. It responds to actual portfolio drift rather than to the calendar, so it can act during a rapid market move. It requires reliable data and monitoring, and volatile markets can produce more alerts.

Combined rule
A combined policy reviews the portfolio on a schedule and permits an earlier trade whenever a threshold is breached. This is a practical synthesis: the calendar creates an auditable routine, while the band limits exposure between scheduled dates. It is not a separately tested universal formula, so document how often the monitoring occurs and who is authorized to act.
| Method | How it acts | Main risk-control feature | Main implementation trade-off |
|---|---|---|---|
| Calendar | Trade at fixed six- or twelve-month intervals | Simple, predictable review cycle | Can permit larger drift during a fast shock and create a larger scheduled trade |
| Threshold | Trade only after a stated percentage-point breach | Responds to actual allocation drift | Needs dependable monitoring and can generate more trades in volatile markets |
| Combined | Review on schedule and trade early after a breach | Balances routine oversight with drift control | Requires clear authority and monitoring rules |
Compare the methods on maximum drift, turnover, transaction cost, tax impact, operational effort, cash-flow timing and your ability to follow the policy under stress. The SEC says either calendar or threshold rebalancing can work and that rebalancing generally works best relatively infrequently.
Set the trigger and destination separately
Do not assume that a breach must be repaired all the way back to the target. Restoring exactly to target is easiest to understand. A destination between the target and trigger can reduce the size of each trade, at the cost of leaving a small residual drift.
Vanguard’s documented 60/40 illustration uses a 200-basis-point trigger and a 175-basis-point destination. At a 60% equity target, an equity weight reaching 62% triggers action. The trade restores equities to 61.75%, rather than selling all the way back to 60%. The same logic applies below target: a 58% equity weight would trigger, with a destination of 58.25% if the policy uses a 25-basis-point step toward the target.
The 200/175 figures are an example of the transaction-cost trade-off, not evidence that every investor should use them. A narrow band controls drift more tightly but can cause more turnover. A wide band may save costs and taxes but permits a larger change in risk exposure.
Use cash flows before selling
New money can often correct drift without realizing a gain. Direct a contribution to the underweight asset, leave dividends in that asset, or assign a withdrawal from an overweight asset when practical. The SEC explicitly lists changing contribution allocations as a rebalancing method.
For example, if equities are below target and you are adding money each month, send the contribution to equities until the portfolio returns inside its band. If you need cash, sell from the overweight asset first, provided the account, tax and liquidity rules allow it. Record each flow so the monitoring system does not mistake an intentional deposit or withdrawal for a price-driven breach.
Cash-flow rebalancing is not cost-free. A contribution may be needed for another purpose, a withdrawal may have to come from a particular account, and dividends may be required as spending cash. Treat those constraints as policy exceptions rather than quietly ignoring the allocation rule.

Check taxes, fees and trade mechanics before acting
Before selling, estimate commissions, bid-ask spreads, fund expenses associated with the transaction, and the tax result in the relevant jurisdiction. Select tax lots deliberately where the account permits it. A taxable account may favor directing new money or using losses before realizing a large gain; a tax-advantaged account may permit a different sequence. These are implementation choices, not universal tax advice.
Include a minimum dollar trade size so a tiny breach does not create an uneconomic order. State whether the threshold is measured before or after pending trades, how cash is treated, and when prices are captured. If a market is illiquid, a price is stale or an order cannot settle normally, pause the trade and escalate it under the written exception process.
Trading costs generally rise with volatility and trade size. Vanguard models both variables rather than treating every rebalance as free. In its 10-year simulations, the reported median modeled transaction costs were 5.1 basis points for the 200/175 threshold approach, 22.1 basis points for monthly rebalancing and 18.3 basis points for quarterly rebalancing. These are model outputs under stated assumptions, not promises for an individual account.

Set a recurring data process that captures every account and asset class in the policy. At each review:
- Import current market values, accrued cash and pending contributions or withdrawals.
- Classify each holding under the policy’s asset categories.
- Sum the values to obtain total portfolio value.
- Calculate each category’s current percentage.
- Subtract each target percentage to obtain percentage-point drift.
- Check the largest positive and negative drifts against the trigger band.
- Apply available cash flows first, then determine the smallest trades that reach the stated destination.
- Run the tax, fee, spread and liquidity checks before submitting orders.
- Record the values, orders, tax lots, reason and any exception.
Monitoring can be daily, weekly or less frequent. A threshold rule that is checked only once a year is functionally close to a calendar rule. If you monitor daily, define whether a breach must persist for a specified period or whether one valid observation is enough to trigger action; otherwise ordinary price noise can create repeated orders.
Worked example: calculating a 200-basis-point breach
Assume a $100,000 portfolio starts at 60% equities ($60,000) and 40% bonds ($40,000). Equities rise 10% while bonds are unchanged. The values become $66,000 and $40,000, for a total of $106,000. Equities now represent 62.26% of the portfolio, a 2.26-percentage-point drift from the 60% target. A 200-basis-point threshold is breached.
If the destination is 61.75%, the desired equity value is $65,455 (61.75% of $106,000, rounded). Selling about $545 of equities and moving the proceeds to bonds reaches that destination. Restoring to the exact 60% target would require a larger equity sale of $2,400. The example ignores taxes, fees, spreads and subsequent market moves; it demonstrates the arithmetic, not a recommended trade.
Now consider flows. If a $2,000 contribution arrives while the portfolio is underweight equities, sending the entire contribution to equities may reduce or eliminate the breach without selling. If the contribution is sent to bonds instead, the equity percentage falls further and the next review must use the new total value.

What the volatility evidence shows
Vanguard’s December 2024 hypothetical analysis illustrates why a threshold can behave differently from a calendar schedule. Around the March 2020 shock, the reported maximum drift was about 7% with monthly rebalancing, about 10% with quarterly rebalancing and about 2% with the 200/175 threshold approach. The analysis assumed no cash flows or futures and is not a forecast of what an investor will experience.
The same 10-year simulations estimated median transaction costs of 5.1 basis points for 200/175, compared with 22.1 basis points for monthly and 18.3 basis points for quarterly rebalancing. Vanguard also reported an estimated annual threshold cost benefit of 15–22 basis points versus monthly rebalancing and 5–8 basis points versus quarterly rebalancing during accumulation years. Those figures are modeled estimates under the study’s assumptions; they are not guaranteed savings, and taxes were not made identical for every investor.
The lesson is not that one schedule always wins. It is that risk control and trading cost move in opposite directions, and the trade-off depends on volatility, portfolio size, liquidity, tax status and the rule’s exact trigger and destination.
Guardrails that keep the rule usable in a crisis
- Minimum order: Ignore a breach whose required trade is below the policy’s minimum dollar amount unless risk exposure is unusually sensitive.
- Tax-lot hierarchy: Specify whether to use losses, high-basis lots or another documented sequence before selling appreciated lots.
- Account location: Identify which account may trade and whether a taxable account is protected from unnecessary realization.
- Spread and liquidity limit: Delay or split an order when the market cannot support the stated execution standard.
- Concentration check: Require a separate review if one security, issuer or sector becomes large even though its broad asset-class weight remains inside the band.
- Approval path: Name the person or process that can authorize an exception and require a written reason.
- Recordkeeping: Keep the pre-trade weights, post-trade weights, cash-flow treatment, orders and tax decisions.
These controls are implementation choices. They make the policy auditable without pretending that every market condition can be handled by one automatic order.
Common mistakes and how to correct them
Rebalancing from a single market move
Mistake: Treating a 10% stock decline as an automatic sell or buy signal. Correction: Recalculate all holdings and the total portfolio first. As Charles Schwab notes in a 2026 investor-education article, a 10% stock move alone is not enough information to know whether a rebalance is required.
Using percentages from one account
Mistake: Applying the rule to a brokerage account while excluding retirement, cash or employer-plan assets that are part of the strategy. Correction: Define the account universe and classify every included holding before calculating drift.
Trading every breach back to target
Mistake: Executing a full round trip for a tiny overshoot. Correction: Use a minimum trade size or a destination between the trigger and target, and account for taxes and spreads.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Clear out junk files and repair common Windows errors3Fix the driver behind crashes, sound loss and screen glitchesIgnoring contributions and withdrawals
Mistake: Selling appreciated assets while new money is being invested in the wrong category. Correction: Route available flows toward underweights first and document any spending constraint.

Changing the band after prices move
Mistake: Widening the threshold during a loss or narrowing it after a rally because the original rule feels uncomfortable. Correction: Change the policy only after a deliberate review of goals, horizon, risk capacity and costs—not in response to a headline.
Assuming automation eliminates judgment
Mistake: Treating an automated alert or model as a guarantee of profit or protection from loss. Correction: Review classifications, stale prices, pending cash flows, taxes and liquidity before approving an order. Schwab cautions that automated examples are illustrative and do not ensure profit or protect against losses.
When to revise the rule
Review the rule when the goal, time horizon, withdrawal need or ability to tolerate losses changes. A planned retirement withdrawal, a target-date glide-path change, a new tax circumstance, a change in account access or a persistent change in trading liquidity can justify a written amendment. A short-term market forecast alone is not a reason to rewrite a strategic allocation.
When you amend the policy, record the effective date, new targets, new trigger and destination, cash-flow instructions and the reason. Do not compare performance under two rules without labeling the period during which each rule applied.
A practical policy template
You can express the rule in a compact form:
- Targets: 60% global equities; 40% high-quality fixed income.
- Measurement: calculate all included accounts weekly; use daily monitoring if the implementation system supports it.
- Trigger: act when any category is at least 200 basis points from target.
- Destination: trade to 175 basis points from target, unless a cash flow can move the portfolio inside the band.
- Cash flows: direct contributions and available dividends to underweights; fund withdrawals from overweights when practical.
- Checks: review tax lots, fees, spreads, liquidity, minimum trade size and account location before an order.
- Exceptions: pause and escalate for unusual liquidity, stale valuations, settlement problems, major cash needs or a documented change in risk capacity.
The percentages in this template are an illustration based on Vanguard’s 200/175 example, not a recommendation for every investor. Replace them only after deciding what allocation your own goal and risk tolerance require.
Final decision framework
Choose a calendar rule if simplicity and a predictable review date matter most and you can accept drift between reviews. Choose a threshold rule if controlling allocation drift during fast markets is more important and you can monitor reliable values. Combine them if you want a scheduled governance process plus an early response to a defined breach.
Whichever method you choose, the durable parts are the same: set targets from the plan, measure the complete portfolio, define the trigger and destination in advance, use cash flows before selling where possible, and approve every trade only after cost, tax and liquidity checks. That turns volatility and market flows into inputs to a rule rather than reasons to improvise.
