How to Respond to an Income Tax Notice Alleging a Deemed Dividend

Do not concede or deny a deemed-dividend addition merely because a notice uses that label. First authenticate and read the notice, identify its assessment year and statutory provision, then test every condition against dated ownership, payment and accumulated-profit records. Respond through the specified e-Proceedings item before the live deadline, answering each allegation with an indexed exhibit. For a notice under section 2(22)(e) of the Income-tax Act, 1961, the possible income is generally limited to accumulated profits and depends on the exact shareholder, concern and payment facts.

Start with the notice itself

A deemed-dividend notice is a procedural document, not a final finding that you owe tax. The response strategy changes depending on whether the communication asks for information, proposes an adjustment, seeks a return, begins reassessment or follows an earlier order. Record the following before analysing the transaction:

As an Amazon Associate I earn from qualifying purchases.

  • assessment year and financial year concerned;
  • date of issue, issuing unit and the provision cited;
  • company, shareholder, concern or other recipient named;
  • each payment, advance or loan and the amount alleged;
  • questions and documents requested;
  • response deadline, adjournment option and available response type on the portal; and
  • the notice’s DIN and any earlier communication to which it refers.

Download the complete PDF and preserve the portal entry, email or envelope in which it arrived. Do not work from a cropped screenshot: the factual schedule, annexures and footnotes may define the allegation.

Authenticate the communication

The Income Tax Department says communications issued on or after 1 October 2019 should carry a unique Document Identification Number (DIN) and provides a public authentication facility. Use the department’s Authenticate the Notice/Order issued by ITD service, enter the requested details and save the result with the notice. The portal guidance states that a communication without a DIN is invalid and non est, but exceptions or later instructions can affect an individual case. Verify the current position and do not ignore a communication solely because a general article says it lacks a DIN.

Confirm the assessment year and governing law

Section numbers are not interchangeable across years. The Income Tax Department’s published text of section 2(22)(e) is in the Income-tax Act, 1961. Official portal material also refers to the Income-tax Act, 2025, but a complete transition mapping for every historical and current notice is not established here. Read the year, issue date and provision printed on your notice and obtain the full text applicable to that year before drafting a legal argument.

The department’s deemed-income guidance says dividends declared, distributed or paid on or after 1 April 2020 are taxable in shareholders’ hands. That date is useful context, not a substitute for determining the assessment year, the substantive rule in force, or the correct procedural route for your notice. Link the payment date, tax year and statutory version in your working file.

For a notice expressly governed by section 2(22)(e) of the 1961 Act, the department’s published text covers “any payment by a company, not being a company in which the public are substantially interested” in specified circumstances. Read the complete provision, its definitions and exceptions at the department’s section 2 and section 2(22)(e) text, rather than relying on a shortened summary.

Test every section 2(22)(e) condition separately

Organise the analysis as a series of yes-or-no questions. A weakness in one statutory element can be decisive, while proving another element does not cure it. The following table is a practical issue list; it is not a substitute for the complete provision applicable to your year.

Statutory issue Question to answer Useful records
Company status Was the payer a company in which the public were not substantially interested during the relevant period? Constitutional documents, statutory filings and records showing the company’s status for the year.
Shareholder limb Was the recipient a beneficial owner of shares with not less than 10% of the voting power? Share register, beneficial-ownership records, voting rights and dates of acquisition or transfer.
Nature of payment Was the amount an advance or loan, or another payment covered by the provision, rather than a different commercial transaction? Agreements, invoices, ledger narration, board records, bank statements and repayment entries.
Concern limb Was the payment made to a concern in which the qualifying shareholder was a member or partner with substantial interest? Constitutional documents of the concern, ownership or capital records and the shareholder’s economic interest.
Personal-benefit limb Was the payment made on behalf of, or for the individual benefit of, the qualifying shareholder? Payment instructions, beneficiary details, correspondence and accounting treatment.
Accumulated-profit ceiling What accumulated profits existed through each payment date? Date-wise profit computation, accounts, adjustments and supporting schedules.

Company status

The opening condition concerns the payer company, not simply whether it is privately held in casual conversation. Establish the company’s legal and ownership status for the relevant period and attach the records that support it. If the notice assumes the status without explaining it, say so and ask for the material relied upon while supplying your contrary evidence, if available.

Beneficial ownership and the 10% voting threshold

The published text uses the phrase “not less than ten per cent of the voting power.” Check beneficial ownership and voting rights on the date of each payment, not only at year-end. A person may appear in a register while another person has the beneficial interest, or voting rights may differ from the number of shares. Reconcile transfers, buybacks, joint holdings and classes of shares to the threshold used in the notice.

Was it really a loan or advance?

Classify each entry from the underlying facts, not just the ledger label. Identify the parties, purpose, disbursement date, repayment terms, interest, security, set-off, subsequent repayments and whether goods or services were exchanged. Separate a running commercial account from a specific advance and explain any balance that moved in both directions. If the notice aggregates several entries, prepare a transaction-by-transaction schedule instead of answering with one net figure.

Payment to a concern

The provision can apply where a qualifying shareholder has the required interest in a concern that receives the payment. The concern may be a partnership, Hindu undivided family (HUF), company or another structure identified by the law. Map the shareholder’s exact legal and economic relationship to that recipient for the relevant dates. Do not assume that the concern’s separate tax identity alone defeats the allegation.

Payment on behalf of, or for the individual’s benefit

Trace who ultimately received the value. A payment made to a third party can raise a different question from a loan credited to the shareholder’s account. Use bank instructions, invoices, board minutes, correspondence and personal or business ledgers to show the actual beneficiary and purpose. If the company paid an expense that belonged to the shareholder, address that fact directly rather than describing it only as a book entry.

Accumulated profits are a date-sensitive limit

Even when the other elements are present, the deemed amount is limited to accumulated profits under the provision. Compute the balance through each payment date and explain the accounting adjustments. A single audited year-end number may not answer a payment made months earlier, and later repayments do not automatically rewrite the position on the original date.

For illustration only, if a qualifying payment is ₹12 lakh and the correctly computed accumulated profits available through that payment date are ₹7 lakh, the statutory ceiling would be ₹7 lakh, assuming every other condition is met. Replace the illustration with your own dated computation and the law applicable to the notice year; do not present the example as a conclusion about your case.

Do not dismiss a concern because it is not the registered shareholder

In Gopal and Sons (HUF) v. CIT, Kolkata-XI, Civil Appeal No. 12274 of 2016, the Supreme Court considered advances received by an HUF even though an HUF could not itself be the company’s registered shareholder in the same way as an individual. The judgment concerns assessment year 2006–07 and was delivered in 2017. Its practical lesson is narrow but important: a recipient concern cannot be declared outside section 2(22)(e) solely because it is not the registered shareholder.

Read the judgment at the Supreme Court’s Gopal and Sons (HUF) decision, then apply its reasoning cautiously to your facts. Establish the identity of the registered and beneficial shareholder, the shareholder’s relationship with the HUF or other concern, the purpose and flow of the money, the company’s accumulated profits and the statutory version for your year. A 2006–07 decision does not answer every later-year or differently structured transaction.

Build a dated evidence file

Create one electronic and one read-only copy of the file. Name exhibits consistently, for example “Exhibit 01—notice,” “Exhibit 02—DIN result” and “Exhibit 03—share register.” Your working file should contain:

  • the complete notice, delivery record, DIN authentication result, assessment year, deadline and earlier communications;
  • a one-page allegation matrix linking every paragraph or query to an answer and exhibit;
  • company constitutional and status records and share-register extracts for the relevant dates;
  • beneficial-ownership, voting-right and recipient-concern records;
  • general ledgers, bank statements, agreements, repayment entries and relevant board approvals;
  • a reconciliation from every amount in the notice to your books and bank records;
  • the company’s accumulated-profit computation through each payment date, with accounts and adjustments; and
  • the original return, schedules, tax computations and any prior response or order concerning the transaction.

These are practical ways to prove the statutory elements, not a universal list of documents that the department must demand in every case. Mark documents that are unavailable, explain why, and state when you can provide them. Never alter an old ledger or create a backdated agreement to fit the notice.

Use an allegation matrix

Notice paragraph or query Your position Amount/date reconciliation Exhibit
Quoted or paraphrased allegation Admitted, denied or requires clarification, with a short reason Book amount, bank date and difference from notice Exhibit number and page

If a query combines several issues, split it into separate rows. This prevents a denial of ownership from accidentally appearing to concede the payment amount, or a concession about the payment from being read as acceptance of the deemed-income treatment.

Write the response in the order the officer can verify it

A clear reply is easier to evaluate than a long narrative. Use numbered headings that match the notice:

  1. Identify the proceeding. State the notice date, DIN, assessment year, provision cited and the transaction schedule to which you respond.
  2. Give a position on each factual allegation. Say whether it is admitted, denied or needs clarification. Correct dates and amounts in the same paragraph.
  3. State the governing law for that year. Quote only the necessary statutory language and provide the official source. Explain any uncertainty about a transition between Acts instead of silently applying a later text.
  4. Analyse each condition. Address company status, beneficial ownership and voting power, recipient or concern relationship, payment character, personal benefit and accumulated profits in that order.
  5. Reconcile every transaction. Attach a schedule showing opening balance, each debit and credit, repayment and closing balance, tied to bank entries.
  6. Explain the accumulated-profit ceiling. Show the computation through each payment date and identify adjustments, losses or distributions included in it.
  7. Index the exhibits. Give a short description, date and page range for every attachment.
  8. Make a specific procedural request. Depending on the facts, ask that the proposed addition be dropped, identify information relied upon that has not been supplied, or request a reasonable adjournment if the live portal offers that function.

Use measured language. If a fact is unknown, say that the record is being obtained and identify the document that will resolve it. Do not make a categorical denial before checking beneficial ownership, concern records and accumulated profits.

Submit through e-Proceedings and preserve proof

Follow the current portal interface and the instructions in the notice. The department’s e-Proceedings User Manual describes the general workflow:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Sign in to the e-Filing portal and open the relevant e-Proceedings item.
  2. Open and download the notice and confirm that the assessment year and DIN match your saved copy.
  3. Choose a full or partial response where the interface presents those options. A partial response should clearly identify what remains outstanding.
  4. Enter concise written remarks tied to your numbered allegations.
  5. Upload clearly named documents under the available categories, observing the portal’s file-type and size limits.
  6. Review the final text and attachment list carefully before pressing submit.
  7. Save the Transaction ID, acknowledgment and a complete copy of the submitted response and files.

The e-Proceeding FAQ explains that a submitted response cannot be edited or withdrawn and describes deadline and attachment restrictions. Read the live e-Proceeding FAQ and your notice before submitting. If an adjournment button is available, state the precise time needed and the reason; an online request does not guarantee that an extension will be granted. Do not wait for an extension decision past the existing deadline unless the portal or a written order clearly changes it.

Choose between a personal response and professional review

A straightforward notice with a single, well-documented transaction may be prepared personally, but complexity is a reason to obtain an Indian chartered accountant or tax lawyer’s review before filing. Use this decision test:

Situation Practical approach
One transaction, clear ownership, complete bank and loan records, modest exposure and ample time Prepare the matrix and draft yourself; obtain a focused review if any statutory condition is uncertain.
Multiple payments, changing shareholding, HUF or layered concern, disputed beneficial ownership or a difficult accumulated-profit computation Have a professional map the parties, dates and statutory elements before submission.
Reassessment, limitation, jurisdiction, prior order, large amount or a deadline that is imminent Seek prompt professional advice and continue assembling the evidence; do not surrender the response deadline while waiting.
Missing records or a portal problem State exactly what is missing, preserve screenshots or error details and use the portal’s available support or adjournment route while filing what can be filed.

No adviser, software or fee level can be selected from the notice alone. The right reviewer is one who can analyse Indian income-tax procedure and the specific ownership and accounting facts.

Common mistakes and how to correct them

Mistake Why it causes trouble Correction
Replying to the label “deemed dividend” without reading the provision The notice may concern a different year, proceeding or transaction. Quote the exact provision, year and allegation before analysing facts.
Using one year-end accumulated-profit figure The statutory ceiling is linked to the relevant payment dates. Prepare a chronological computation through every payment date.
Assuming a company or HUF recipient is automatically outside the rule The concern route and the Supreme Court’s reasoning can still be relevant. Trace the qualifying shareholder’s legal and economic interest in the concern.
Sending a narrative with no exhibit numbers The officer cannot quickly connect assertions to records. Use an allegation matrix, indexed exhibits and page references.
Uploading a draft and assuming it can be fixed later The portal FAQ says a submitted response cannot be edited or withdrawn. Check every field and attachment before submission and save the acknowledgment.
Waiting for an extension without filing An adjournment request may not be granted and a closed window may not reopen. Submit what is ready by the stated deadline and request additional time through the available channel.
Ignoring an unauthenticated-looking notice DIN rules have exceptions and current instructions can change. Authenticate it officially and obtain current procedural advice.
Backdating agreements or changing books It can undermine credibility and create separate exposure. Provide contemporaneous records and explain later-created summaries honestly.

What to do after submission

Keep the final response, attachments, Transaction ID, acknowledgment, authentication result and delivery records together. Monitor the same e-Proceedings item and registered contact details for requests, orders or a changed deadline. If the department asks for clarification, answer only the new issue while referring to the exhibit already filed; do not casually contradict an earlier factual statement. A later order or appeal route has its own time limits and should be checked immediately against the document that creates it.

The central discipline is to keep three records aligned: the notice’s allegation, the books and bank trail, and the statutory element being tested. Where they do not align, explain the difference with dates and documents rather than relying on a broad assertion that the payment was “business-related.”
