How to Respond to an Income Tax Disallowance for Payments to a Related Party

If the IRS disallows a deduction for a payment to a related party, first identify the exact notice, tax year, payment, and Code section involved. A related-party label does not by itself make a payment nondeductible. Read the notice and every enclosure, calendar the stated deadline, preserve the records, and answer each reason the IRS gives. This guide addresses U.S. federal IRS examinations; state, local, and non-U.S. rules may differ.

Start by identifying what the IRS actually disallowed

“Related-party disallowance” is not a single federal tax rule. The result depends on the payment, the parties’ relationship, the tax year, and the legal theory stated in the examination report or notice. Before arguing about the deduction, make a one-page case summary containing:

As an Amazon Associate I earn from qualifying purchases.

  • the tax year, return form, and line or schedule adjusted;
  • the notice or examination-letter number, issue date, response deadline, response address or upload method, and the IRS employee or unit handling the matter;
  • the payment’s nature, such as interest, royalty, rent, compensation, management fee, or a property transfer;
  • the payer, recipient, and facts establishing how they are related;
  • the Internal Revenue Code section and reasoning stated in the report, Form 886-A, or other attachment; and
  • whether the letter is an information request, proposed adjustment, 30-day letter, notice of deficiency, or claim-disallowance notice.

These distinctions determine what you must submit and which review or court route remains available. Do not assume that the fact that two businesses are owned by family members, or that one entity controls another, settles the deduction question. Match the IRS’s stated theory to the actual transaction and the tax year.

Why a related-party payment may be challenged

The IRS may be applying a rule aimed at a specific transaction rather than a general prohibition on payments between related persons. For example, IRS Publication 544 describes disallowed losses from certain sales or exchanges between related persons. That is different from the 2019 instructions for Form 5472, which discuss section 267A limitations on certain related-party interest or royalty payments associated with hybrid transactions or entities. The conditions, definitions, and effective dates are different, and neither example is a complete list of possible rules.

An examination can also question ordinary deduction requirements: whether the service, financing, property, or other benefit was actually provided; whether the amount was properly measured; whether the payment was made or accrued in the claimed year; whether the recipient was the party shown in the books; whether the expense had a business purpose; or whether the taxpayer has adequate substantiation. The notice should tell you which of these issues the examiner is pursuing.

Separate the legal theory from the factual dispute

Write two columns in your working file. In the first, copy or accurately summarize each IRS assertion. In the second, list the fact, document, and legal explanation that answers it. A dispute about whether a service was performed is principally evidentiary. A dispute about whether a statutory related-party rule applies is principally legal, although the ownership and entity facts still matter. Keeping those issues separate prevents a large stack of irrelevant records from obscuring the response.

Protect the response deadline and preserve the record

Read the entire letter, including enclosures and any continuation pages. Calendar the due date immediately, then follow the response channel printed in the notice—such as a mailing address, fax number, or online upload process. IRS notice guidance instructs taxpayers to send copies of requested records and to use the method specified in the letter. Keep a complete copy of everything submitted, the delivery confirmation, and a list of attachments. Do not send original records unless the IRS expressly asks for them.

If the letter is unclear or you cannot assemble the records by the stated date, call the number on the notice promptly. Ask what clarification or additional-time procedure applies and document the conversation. Do not treat a request as an approved extension unless the IRS confirms it through the appropriate channel. A missed date can remove an administrative appeal or shorten the time available to petition a court.

Reconcile the adjustment to your return and books

Start with the filed return and work forward to the proposed change. Reconcile the amount in the notice to:

  • the general-ledger account and journal entries;
  • invoices, agreements, and amendments;
  • payment confirmations and bank statements;
  • the computation that carried the expense to the return; and
  • any prior-year or subsequent-year treatment that helps explain timing.

Mark the exact dollars in dispute and determine whether the IRS is challenging all or only part of the deduction. If the report contains Form 886-A or another explanation, respond to every stated reason in the same order. Do not send an undifferentiated document dump: identify the exhibit that answers each point and explain why it does so.

Check whether the adjustment is agreed in part

If some amount is correct and another amount is disputed, state the split explicitly. Identify the agreed amount, the disputed amount, and the tax effect of each. A precise partial concession can narrow the controversy and make the remaining factual or legal question easier for the examiner or Appeals to evaluate.

  • Transaction terms: the signed agreement, amendments, purchase orders, invoices, and payment confirmations.

  • Accounting trail: bank statements, canceled checks or electronic-payment records, general-ledger entries, reconciliations, and the return computation.
  • Relationship and ownership: organizational charts, stock or membership records, governing documents, and other records relevant to the particular statutory definition of related persons.
  • Pricing, valuation, and business purpose: contemporaneous analyses, comparable pricing, valuation work, internal approvals, budgets, and explanations of the commercial reason for the transaction.
  • Cross-border interest or royalties: tax-residence, entity-characterization, instrument, and hybrid-transaction facts relevant to the section 267A theory stated by the IRS.

These categories are not a universal checklist of required proof. For example, a property-transfer loss question may require different records from a cross-border royalty question. Label each exhibit, cite the page or transaction date in your narrative, and provide a short index so the reviewer can follow the evidence.

Build a transaction timeline

List the agreement date, performance or delivery dates, invoice dates, payment dates, booking dates, and the tax-return reporting date. A timeline can expose a timing mismatch, explain an accrued expense, or show that the payment was made for a different period than the IRS assumed. Tie every date to a document rather than relying on recollection.

Recalculate the claimed deduction

Prepare a schedule that starts with the gross amount in the books, identifies payments actually made or accrued under the applicable accounting method, removes unrelated items, and arrives at the amount reported on the return. Show the amount the IRS proposes to disallow and the resulting taxable-income change. If the issue affects more than one year, label each year separately.

  1. Identify the case: state the taxpayer, tax year, notice number, adjustment amount, and the response date.
  2. State the position: say whether you agree, disagree, or agree in part, and identify the agreed and disputed amounts.
  3. Describe the IRS basis: accurately quote or summarize each reason in the notice or Form 886-A. Do not turn a paraphrase into quotation marks.
  4. Apply the governing rule: explain why the cited provision does or does not apply to these parties, this payment, and this year. If the IRS has not identified a provision, ask it to specify the legal basis rather than guessing.
  5. Connect facts to exhibits: attach the relevant record immediately after the discussion and identify its exhibit number and page.
  6. Request a precise action: ask the IRS to withdraw the adjustment, reduce it to a stated amount, or accept the documented treatment.

Keep the tone factual. Do not claim that a payment is deductible merely because it was booked, paid, or made to an unrelated-looking business unit. Likewise, do not concede a statutory issue simply because the recipient is related. If a legal conclusion depends on facts you cannot document, say what is established and what remains uncertain.

Choose the correct procedural route

The available remedy changes as the case moves from examination to Appeals, Tax Court, or refund litigation. The following general periods come from IRS Publication 3498 (Revision 5-2025) and Publication 556; the actual notice controls.

Stage What it generally means Typical action and period
Information request or examination correspondence The IRS is gathering records or explaining a proposed issue. Provide the requested copies and explanation by the date and method in the letter.
30-day letter The examination proposes changes and offers an administrative response opportunity. Publication 3498 generally describes 30 days to accept the changes or request Appeals consideration; follow the letter’s instructions.
Notice of deficiency The IRS has formally determined a deficiency and opened a Tax Court petition period. Publication 3498 generally describes 90 days to petition, or 150 days when the notice is addressed to a person outside the United States. The printed notice controls the exact deadline.
Claim-disallowance notice The IRS has denied a refund claim rather than proposing an examination adjustment. Publication 556 says a refund suit generally must be filed within two years after the notice of disallowance is mailed; confirm the current rule and date for the case.

These stages are not interchangeable. A response to an examination letter does not substitute for a timely Tax Court petition, and an Appeals request does not replace the deadline for a refund suit after a claim disallowance.

Request IRS Appeals review when the case permits it

For an unagreed examination, the IRS lists Form 12203 as a request for Appeals review after an examination when the taxpayer disagrees with proposed changes. The letter may instead require a formal protest or specify a different submission. Follow the accompanying instructions and include the issue-by-issue explanation and supporting records rather than merely stating that the deduction is fair.

Appeals is an administrative forum, not a reason to stop developing the evidence. Identify the hazards of litigation on both the facts and the law, explain any partial concession, and provide a schedule that reconciles the proposed adjustment to the return. If the case has already progressed to a notice of deficiency, have a qualified representative assess whether a Tax Court petition must be filed before pursuing or continuing administrative discussions.

Understand the notice-of-deficiency and refund-suit deadlines

Notice of deficiency

A notice of deficiency starts a jurisdictional petition period. Publication 3498 describes a general 90-day period, extended to 150 days when the notice is addressed to a person outside the United States. Count from the date printed on the notice and verify filing rules and delivery requirements. Do not rely on an informal conversation with an examiner to preserve this deadline.

Denied refund claim

If the IRS has disallowed a refund claim, the case follows a different path from an examination adjustment. Publication 556 states that a refund suit generally must be filed within two years from the mailing of the notice of disallowance. Confirm the notice date, any applicable statutory exception, and current filing requirements with a tax controversy professional before the period expires.

Common mistakes that weaken a response

  • Arguing from the label alone: “related party” does not identify the operative Code section.
  • Ignoring the payment’s character: interest, royalty, rent, compensation, management fees, and property transfers can trigger different analyses.
  • Sending records without an explanation: the reviewer should not have to infer which document answers which allegation.
  • Submitting originals: provide copies unless the IRS expressly directs otherwise.
  • Missing a partial agreement: failing to separate accepted and disputed amounts can make the position appear broader than it is.
  • Assuming an extension: a phone call or voicemail is not confirmation that the deadline moved.
  • Using a generic legal argument: explain the facts of this payer, recipient, instrument, and tax year under the provision actually cited.
  • Confusing forums: an Appeals request, a Tax Court petition, and a refund suit have different prerequisites and deadlines.

When to obtain professional help

Consider engaging a tax professional or tax controversy attorney promptly when the amount is material, the notice alleges a cross-border or hybrid transaction, ownership records are complex, several years are affected, or a 30-day or deficiency deadline is approaching. A professional can determine whether the notice requires a protest, Form 12203, a Tax Court petition, or a refund action; preserve privilege where applicable; and test both the factual record and the statutory interpretation.

Give the adviser the complete notice and enclosures, filed returns, books, agreements, payment records, ownership information, and your deadline log. Do not wait until every document is perfect before seeking advice; early review can identify the controlling issue and prevent an avoidable procedural default.

Scope and final checklist

This is a general U.S. federal overview, not a determination of any particular taxpayer’s liability. IRS forms, publications, and procedures can change, and the 2019 Form 5472 instructions are only an illustration of the specific conditions that can accompany a section 267A issue. State, local, and non-U.S. rules may use different definitions and deadlines.

  • Have you identified the notice type, tax year, line or schedule, and exact amount?
  • Have you recorded the printed deadline and required response channel?
  • Have you identified the payment type, payer, recipient, and relationship?
  • Have you located the Code section and every stated adjustment reason?
  • Have you reconciled the proposed change to the ledger, bank records, and return?
  • Have you prepared an indexed, issue-specific exhibit packet?
  • Have you separated agreed and disputed amounts?
  • Have you selected the correct Appeals, Tax Court, or refund-litigation route?
  • Has a qualified adviser reviewed the position if the stakes or deadline warrant it?
