A lower monthly payment alone is not proof of savings: restarting or extending the term can reduce the payment while increasing total interest and fees. Compare actual Loan Estimates, calculate a realistic break-even period, and match the decision to your expected time in the home or with the mortgage.
What a mortgage refinance does
A refinance is a new mortgage that pays off and replaces your existing mortgage. The new loan can have a different interest rate, term, payment structure or balance. Homeowners commonly refinance to reduce the rate, lower the monthly payment or borrow additional money.
As an Amazon Associate I earn from qualifying purchases.
Refinancing normally creates a new closing transaction, so the decision is not simply a comparison of two interest rates. You must account for lender charges, third-party services, the amount of principal that will be repaid, and how long you will keep the new loan.
Start with the goal, not the rate
The Consumer Financial Protection Bureau’s handout Should I refinance? recommends considering a refinance when it meets an important financial goal. Different goals can produce very different results:

| Goal | What the borrower is trying to change | Tradeoff to examine |
|---|---|---|
| Lower the interest rate or payment | Reduce the required monthly principal-and-interest payment or the interest rate. | Closing costs, points, credits and any new term that extends repayment can offset the apparent monthly savings. |
| Pay the mortgage off sooner | Use a shorter repayment period to build equity faster and reduce the time interest accrues. | The required monthly payment may rise even when lifetime interest and fees fall. |
| Borrow additional money | Replace the existing mortgage with a loan that provides additional proceeds. | A larger balance, new closing costs and a different payment must be evaluated against the purpose and cost of the borrowing. |
| Choose a custom term | Request a repayment period that fits your plan instead of selecting only a standard term length. | The lender must price and disclose the specific term; compare it with the remaining term on the current loan. |
Write down the goal in one sentence before requesting offers. “I want a lower payment for the next three years” calls for a different analysis from “I want the mortgage gone in 15 years.”
Which costs belong in the refinance decision?
Refinancing costs resemble the charges on a home purchase. The Loan Estimate summarizes the expected amounts, but the exact mix depends on the lender and transaction.
Common closing costs
- Origination charges from the lender.
- Appraisal fees.
- Credit report costs.
- Title insurance and other title-related services.
- Other lender-required or transaction-required fees.
Use the borrower-paid charges when screening a savings goal. If a fee is paid by a lender credit or added to the new balance, it still has an economic cost; it simply appears in a different place.

Discount points are an upfront payment exchanged for a lower interest rate. The CFPB defines one point as 1% of the loan amount. The actual rate reduction is set by the lender, loan type and market, so there is no dependable universal conversion from points to a rate reduction.
The CFPB’s consumer guidance, last reviewed October 19, 2023, states: “Points lower your interest rate, in exchange for paying more at closing.” Compare offers using the actual rate, points charge and projected payments rather than assuming that one point always buys the same rate reduction.

Lender credits and “no-closing-cost” offers
A lender credit can reduce the cash required at closing, generally in exchange for accepting a higher interest rate. A lender may also add costs to the loan amount. Neither structure makes the costs disappear:
- A higher rate can produce more interest over time.
- A larger principal balance can raise the payment and reduce the equity created by each payment.
- Financed costs increase the amount on which interest is charged.
When comparing a conventional offer with a “no-closing-cost” offer, show both the upfront cash and the long-term rate or balance effect. Treat the structure as a financing choice, not a free service.

How to calculate the refinance break-even point
A first-pass screening calculation is:
Estimated break-even months = refinance costs paid by the borrower ÷ expected monthly savings.
For example, an illustration with $4,500 of borrower-paid costs and $225 of expected monthly savings produces a 20-month arithmetic break-even point ($4,500 ÷ $225). That number is useful only if the costs and savings are measured on a comparable basis and the borrower keeps the new loan beyond that point.
Use the right costs
Start with the Loan Estimate and identify which costs the borrower actually pays. If the lender finances the costs or offsets them with a credit, do not enter zero in the formula and call the costs free. Account for the higher principal or higher rate when estimating the monthly benefit and total cost.

Use comparable savings
Compare the current and proposed principal-and-interest payments on similar terms. Also identify mortgage insurance and the total monthly payment including escrow. Escrow for taxes and insurance can change independently of the refinance, so keep the components visible instead of treating every change in the total draft as interest savings.
Compare the break-even period with your horizon
If you expect to move or refinance again before the costs are recovered, the refinance may not meet a savings goal. The CFPB specifically cautions that moving soon can leave too little time to recoup refinance costs.
There is no official universal break-even period or fixed rate-drop threshold that applies to every borrower. The answer depends on the actual payoff amount, costs, payment difference, loan structure and expected holding period.
Why the simple break-even calculation is not enough
A lower payment can conceal a longer term
Suppose the existing mortgage has fewer years remaining than the proposed loan. Resetting the repayment clock can lower the required payment because the balance is spread over more months. The borrower may pay more total interest even though the monthly bill falls.
To test this, compare how much principal would be paid down over the period you expect to keep the loan, not just the monthly payment. A refinance that lowers the payment but leaves substantially more principal outstanding can be costly if you sell or refinance again soon.

Use a five-year cost view when it fits your horizon
The CFPB’s Loan Estimate comparison method uses the “In 5 years” figures. Subtract the principal paid from total payments over five years to estimate the interest and fees paid during that period. Then compare the remaining balance and other disclosed costs between offers.
The CFPB reported in 2024 that borrowers keep a mortgage for about five years on average; the page was last modified December 12, 2024. That is a population statistic, not a rule for your household. Use a shorter or longer period when your expected move, sale or refinancing date makes another horizon more realistic.
Include balance, insurance and special terms
A sound comparison considers:
- The current payoff amount and the proposed loan amount.
- Interest and fees paid over the evaluation period.
- Principal paid down and the resulting balance.
- Mortgage insurance and the total payment including escrow.
- Cash required at closing.
- Any prepayment penalty on the current loan.
- Special features or risks in the new loan, including adjustable-rate terms.
How to compare refinance offers with Loan Estimates
Request multiple Loan Estimates and compare like with like. The Loan Estimate is a standardized three-page form showing the estimated rate, payment, closing costs, taxes and insurance, and possible loan risks. A lender must provide it within three business days after receiving an application. It is an estimate, not final loan approval.
- Set the comparison basis. Ask for the same loan amount or the same payoff objective, the same loan type and a comparable term. Record whether each offer uses points, lender credits or neither.
- Confirm the rate structure. Note the interest rate and whether it is fixed or adjustable. Rates can change daily. For an adjustable-rate mortgage, account for the possibility that the rate and payment could increase rather than comparing only the initial rate.
- Record every payment component. Compare monthly principal and interest, mortgage insurance, and the total monthly payment including escrow. Do not use a payment number from one offer that excludes a component included in another.
- Separate lender-controlled charges. Review origination charges and other lender-controlled service costs, then identify lender credits and the cash to close. These items show whether a lower upfront bill is being exchanged for a higher rate.
- Calculate the period cost. Use the “In 5 years” figures when five years matches your likely horizon, or use another period supported by the disclosures. Subtract principal paid from total payments to estimate interest and fees paid during that period, then compare the remaining balance.
- Read the risk and penalty sections. Look for a prepayment penalty, adjustable-rate features and other special terms. Include any penalty from the current mortgage in the refinance cost comparison.
- Investigate changes. If the rate, fees or other terms differ between disclosures, ask the lender to explain what changed and why. Do not rely on an earlier verbal quote when the written estimate shows different numbers.
| Loan Estimate item | Question to answer | Why it matters |
|---|---|---|
| Loan amount and term | How much will be borrowed, and how many months will payments continue? | A longer term can reduce the payment while increasing lifetime interest; a shorter term can raise the payment while reducing the repayment period. |
| Interest rate and type | Is the rate fixed or adjustable, and what assumptions apply? | An adjustable rate carries the possibility of future increases; daily market movement can change an offer before locking. |
| Principal-and-interest payment | What is the payment before and after the refinance on a comparable basis? | This is the core input for a payment-savings screen. |
| Mortgage insurance and total payment | Are insurance and escrow included in both figures? | It prevents a payment comparison from mixing partial and complete totals. |
| Origination and lender-controlled services | Which charges are controlled by the lender, and how do they compare? | These are central to the cash cost and to the effect of lender credits. |
| Points and lender credits | How much cash is exchanged for the quoted rate? | Points shift cost to closing; credits shift cost toward the interest rate. |
| Cash to close | How much money must be brought to the transaction? | It determines the upfront amount that must be recovered through savings. |
| Five-year figures | How much is paid, and how much principal is reduced, during the disclosed period? | They provide a broader cost view than the monthly payment alone. |
| Prepayment penalty and special features | Can the current loan charge a penalty, or does the new loan carry a special risk? | These terms can materially change the result if you sell, refinance or rates move. |

If the likely sale or move occurs before the break-even period, there may be too few months to recover the closing costs. Use the expected move date as the evaluation horizon rather than assuming you will keep the loan for its full term.

Your home value has fallen
A lower value can make it harder to obtain a more favorable refinance. Ask the lender how the proposed terms depend on the property value and compare the actual estimate with the current loan.
Your credit score is lower
If your credit standing has deteriorated since the original mortgage, the offered rate or terms may be less favorable. Compare the written offer you can obtain now with the existing loan rather than using the rate you hoped to receive.
The current loan has a prepayment penalty
Read the existing loan documents and add any penalty to the refinance cost. A penalty can materially lengthen the recovery period even when the new rate is lower.

The new loan extends repayment
A lower payment created by a longer term may increase the total cost. Compare the remaining term on the current mortgage with the new term, the balance after your evaluation period and the interest and fees paid over that period.
A practical decision framework
Use this sequence after you receive written estimates:
- State the objective. Choose lower payment, lower lifetime cost, faster payoff, additional borrowing or another specific purpose.
- Set the horizon. Estimate how long you will remain in the home and how long you realistically expect to keep this loan.
- List the current-loan facts. Record the payoff amount, remaining term, rate, payment components and any prepayment penalty.
- List the proposed-loan facts. Record the amount, term, rate type, points, credits, closing costs, cash to close, mortgage insurance and total payment.
- Run the break-even screen. Divide borrower-paid costs by comparable monthly savings, then adjust for financed costs, lender credits and any penalty.
- Run the period comparison. Compare interest and fees, principal reduction and remaining balance over your chosen horizon. Use the Loan Estimate’s “In 5 years” figures when appropriate.
- Stress-test the choice. Ask what happens if you move earlier, rates rise on an adjustable loan, the appraisal is lower or the lender changes the disclosed terms.
- Choose only if the goal survives the tradeoffs. A refinance is worthwhile when the benefit you value remains greater than the full cost during your expected time with the loan.
Common refinance mistakes to avoid
- Judging by payment alone: A smaller payment can result from restarting the term, not from a cheaper loan.
- Assuming a rate drop has a universal threshold: The needed reduction depends on the balance, costs, term and horizon.
- Ignoring points: A lower quoted rate may require substantial cash at closing.
- Treating lender credits as free money: The credit may be exchanged for a higher rate.
- Calling a financed cost zero: Adding fees to principal increases the balance and the interest charged.
- Comparing unlike offers: Different terms, loan amounts, points or payment components can make one offer appear better artificially.
- Using an old quote: Rates change daily and written disclosures can change; rely on the current Loan Estimate and ask about differences.
- Forgetting the existing loan’s penalty: Include it before calculating recovery time.
- Assuming the average borrower is you: The five-year average is a reference point, not a prediction of your move date.
What this analysis cannot determine by itself
A general framework cannot produce a personal approval decision or a precise savings figure. The result depends on your actual payoff amount, Loan Estimates, remaining term, property value, credit standing, equity, loan features, mortgage insurance and expected time in the home. It also does not establish a current mortgage-rate quote, lender-specific fee estimate or individual tax treatment. Use the written disclosures and, when needed, qualified professional advice for those questions.
