How to Reduce Payment-Shock Risk on an Adjustable-Rate Non-QM Mortgage

Reduce payment-shock risk by underwriting the loan to its fully indexed and post-recast payment—not the teaser payment—then keeping enough liquidity to absorb the increase without relying on a future refinance or sale. Start with the note and ARM rider, calculate every contractual reset and recast, and act early if the stressed payment does not fit verified income and essential expenses.

What payment shock means on a non-QM ARM

Payment shock is the effect an introductory rate’s expiration has on a borrower’s ability to keep making the mortgage payment. Fannie Mae uses that definition in its ARM guidance: payment shock is the impact on the borrower’s ability to continue making mortgage payments once the introductory rate expires.

As an Amazon Associate I earn from qualifying purchases.

On a non-qualified-mortgage (non-QM) ARM, the initial payment may be based on a temporary rate, an interest-only period, or a payment option that is lower than the interest accruing on the loan. The payment can then rise when the rate adjusts, when interest-only payments end, or when the contract forces a recast. A recast recalculates the required payment using the outstanding balance, the applicable rate and the shorter remaining amortization period.

The Federal Reserve’s interagency guidance warns that payment-option ARMs and interest-only mortgages can create significant payment-shock and negative-amortization risks that consumers may not fully understand: Interagency Guidance on Nontraditional Mortgage Product Risks. The practical implication is simple: the lowest payment printed at closing is a cash-flow feature, not an affordability test.

Why the payment can jump

The introductory rate expires

An ARM usually begins with an introductory rate that is fixed for a stated period. At the first adjustment, the note applies its index plus margin, subject to the periodic and lifetime caps. If the resulting rate is higher than the introductory rate, the required payment rises according to the note’s amortization rules.

An interest-only period ends

During an interest-only period, scheduled payments generally cover interest but do not reduce principal. When that period ends, the same balance must be repaid with principal and interest over the remaining term. For example, a loan with five years of interest-only payments has only the remaining 25 years to amortize if it originally had a 30-year term. The shorter repayment window can create a large increase even if the index has barely changed.

A negative-amortization cap triggers a recast

An option ARM may permit a payment that is less than the interest accruing for the month. The unpaid interest is added to principal, increasing the balance. The Consumer Financial Protection Bureau advises option-ARM borrowers to pay all accrued interest and some principal when possible; paying less than accrued interest increases the loan balance through negative amortization. See the CFPB’s explanation of option and payment-option ARMs at consumerfinance.gov/ask-cfpb/what-is-an-option-or-payment-option-arm-en-102/.

The note normally sets a maximum balance as a percentage of the original principal. The CFPB’s Regulation Z example uses a 115% negative-amortization cap. On a $200,000 original balance, 115% would equal $230,000, but that percentage is an example in the regulation, not a universal limit. When the contractual cap is reached, the loan can recast and amortize the higher balance over the remaining term.

A payment cap delays the increase

A payment cap limits how quickly the scheduled payment can rise. It does not necessarily limit the interest rate, and it may not cover all interest due. The difference can be added to principal or carried forward under the note. A later recast can therefore combine a higher balance with a shorter repayment period. Treat a payment cap as a timing rule, not a guarantee that the eventual payment will be affordable.

Collect the documents and record the controlling terms

Before calculating anything, obtain the signed promissory note, ARM rider, initial disclosures, payment schedule, and the servicer’s current contact information. Use the legal documents rather than a marketing illustration or an online estimate. Create a one-page term sheet with these fields:

Term What to record Why it matters
Index The named benchmark and the exact adjustment method It determines the variable portion of the rate and may have a look-back or rounding rule.
Margin The percentage added to the index A higher margin raises every fully indexed rate, regardless of where the index moves.
Initial rate The introductory interest rate and how long it lasts This establishes the teaser payment and the first reset date.
Floor The minimum interest rate or minimum index, if any A falling index may not reduce the rate below the floor.
Periodic rate cap The maximum rate change at each adjustment It limits the speed of rate increases, not necessarily the final rate.
Lifetime rate cap The maximum rate over the life of the loan It defines the contractual worst-case interest rate.
Payment cap The maximum scheduled-payment change, if separate from the rate cap It can defer part of the payment increase and permit balance growth.
Adjustment dates First reset date, subsequent frequency and notice timing These dates determine when cash flow can change.
Interest-only end date The last interest-only payment and first principal-and-interest payment The payment can jump when amortization begins.
Negative-amortization cap The balance percentage or dollar threshold that triggers recast Reaching it can force a higher payment on short notice.
Recast rule The event, rate and term used to recalculate the payment The recast may use the remaining term rather than the original term.
Remaining term Months left until contractual maturity Fewer months mean a higher principal-and-interest payment.
Prepayment penalty Amount, duration and exceptions A penalty can make refinancing or selling expensive during the risk window.
Balloon clause Any lump-sum maturity requirement A balloon is a separate payoff risk even if the scheduled payment is manageable.
Escrow and property costs Taxes, insurance, association dues and any special assessments These costs rise independently of the interest rate and belong in the affordability test.

Ask the servicer to confirm which document controls if the disclosure and the note appear inconsistent. Keep written answers with the loan file.

Calculate the fully indexed and maximum contractual rates

The fully indexed rate is the current index plus the contractual margin, subject to the note’s floor and rounding rules. The lifetime maximum rate is the highest rate permitted after applying the lifetime cap to the initial rate or the contract’s stated ceiling. Calculate both before evaluating affordability.

For a rate adjustment, write the calculation explicitly:

fully indexed rate = index + margin

Then apply the floor, periodic cap and lifetime cap exactly as the note describes. If the note says the first adjustment cannot rise by more than two percentage points and the lifetime cap is five percentage points, a 3% introductory rate could not exceed 5% at the first reset but could eventually reach 8%, subject to all other contractual rules. That illustration demonstrates the mechanics; your note’s figures control.

Regulation Z §1026.43 requires the creditor’s repayment analysis for an interest-only loan to use the fully indexed rate or the introductory rate, whichever is greater, and to schedule substantially equal principal-and-interest payments over the remaining term when the interest-only period ends. The current regulation is at consumerfinance.gov/rules-policy/regulations/1026/2026-01-01/43/.

  1. Enter the current balance. Use the latest statement balance, then add any capitalized interest or fees that the note says will become principal.
  2. Enter the remaining term. Count the months from the proposed payment date to contractual maturity. Do not use the original 30-year term after an interest-only period has ended.
  3. Calculate the current payment. For interest-only payment, use balance × annual rate ÷ 12. For a fully amortizing payment, use payment = balance × r × (1+r)^n ÷ ((1+r)^n − 1), where r is the monthly rate and n is the number of remaining monthly payments.
  4. Model the first reset. Apply the index, margin, floor and first periodic cap. Recalculate the payment using the note’s required amortization method.
  5. Model the fully indexed case. Remove the introductory-rate assumption and use the current fully indexed rate, even if the periodic cap would delay reaching it.
  6. Model the lifetime maximum. Apply the contractual lifetime cap to the balance and remaining term. This is a stress case, not a prediction.
  7. Model the interest-only recast. Use the balance at the end of the interest-only period, the rate required by the note and the remaining amortization term.
  8. Model the negative-amortization recast. Increase the balance to the contractual cap if that is the trigger, then amortize it over the remaining term at the recast rate.
  9. Add non-loan housing costs. Include property taxes, homeowners insurance, association dues, mortgage insurance if applicable, and maintenance reserves.
  10. Save a payment schedule. Record the assumptions, dates and results so you can compare the servicer’s notice with your own calculation.

How to use the CFPB examples correctly

The CFPB’s official interpretation illustrates a $200,000 loan with five years of interest-only payments followed by amortization over the remaining 25 years. That structure means the principal is not spread over the original 30 years once the recast occurs. The interpretation is available at consumerfinance.gov/rules-policy/regulations/1026/interp-43/.

The same regulation includes an example with a 10.5% maximum rate and a 115% negative-amortization cap. Those numbers illustrate how a contract can define a ceiling; they are not standard limits for every non-QM ARM. Substitute the figures in your own rider.

Stress-test the payment paths

Scenario Inputs Question to answer
Current teaser payment Initial rate, current balance and current payment option Can the household meet today’s obligation without using credit or savings?
First reset with periodic cap First adjustment index, margin, floor and periodic cap Can income absorb the earliest contractual increase?
Fully indexed payment Current index plus margin, actual balance and remaining term Would the loan work if the introductory rate disappeared now?
Lifetime maximum rate Lifetime cap, actual balance and remaining term Could reserves cover the contractual ceiling if rates remain high?
Interest-only recast Balance at the end of the interest-only period and remaining amortization term Does principal repayment fit the budget after the payment structure changes?
Negative-amortization recast Cap-triggered balance, recast rate and remaining term Can the household pay on the larger balance without selling or refinancing?
Property-cost shock Higher taxes, insurance, dues or assessments Would non-interest costs consume the cash reserved for the ARM increase?

Run the scenarios separately instead of averaging them. A low first reset followed by a high later recast can be more dangerous than a single moderate increase because it may encourage spending that leaves no reserves for the later event.

Test affordability with stable income and real expenses

Use verified, recurring take-home income rather than a projected bonus, commission, asset sale or future promotion. For self-employed or variable income, use the conservative income figure accepted by the lender and maintain documentation showing how it was derived.

Subtract the stressed housing payment, property costs, minimum payments on all other debts, taxes not withheld from pay, health and insurance premiums, childcare, transportation, food, utilities and a realistic maintenance allowance. Include irregular annual expenses by dividing them into monthly amounts. The remainder must support ordinary savings and an emergency reserve; a payment that works only when every month is unusually favorable is not comfortable.

Do not count a possible refinance, sale or appreciation as income. A future refinance depends on credit, debt-to-income ratios, property value, lender guidelines, rates and available equity at that time. A sale depends on a buyer, market conditions and transaction costs. Treat both as options that may fail, not as the repayment plan.

Set a reserve target

Keep liquid funds separate from retirement accounts and illiquid property equity. The reserve should cover the higher modeled payment, taxes, insurance, essential living costs and a reasonable period without income. The correct dollar amount depends on household volatility, employment, dependents and the loan’s reset date; the important discipline is to test the reserve against the maximum payment you could actually face.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Reduce risk before closing

Choose a payment structure you can carry

  • Prefer a fixed-rate or fully amortizing loan when the fully indexed payment is already near the household’s limit.
  • Consider a smaller loan amount or a larger down payment to reduce the balance that must be amortized after a recast.
  • Compare an ARM with clearer rate and payment caps against one with a lower teaser payment but negative-amortization exposure.
  • Use an interest-only feature only when the budget can support the future principal-and-interest payment from the first day.

Compare the contract, not just the initial rate

Place competing offers in a table with the index, margin, floor, initial period, periodic and lifetime caps, payment cap, interest-only end date, recast trigger, remaining term, prepayment penalty, balloon provision and reserve requirement. A lower initial rate can be inferior if the margin is higher or the recast term is shorter.

Ask for written maximum-payment schedules

Request a payment schedule showing the first reset, the fully indexed payment, the lifetime maximum-rate payment, the interest-only recast and the negative-amortization recast. Ask the lender to state the assumed balance and remaining term for every line. Keep the schedule with the signed disclosures.

Reduce risk after funding and before a reset

Track the balance and accrued interest monthly

Compare the statement’s principal balance with your spreadsheet. If the payment option allows less than accrued interest, make an additional principal payment sufficient to cover accrued interest and some principal when your budget permits. This slows or prevents negative amortization, but it does not change the contractual index, margin or caps.

Build a dated reset calendar

  1. Mark the interest-only expiration, first adjustment and every later adjustment date from the rider.
  2. Set reminders at least six months before each material change.
  3. Contact the servicer for the index value, margin, new rate, new payment, balance used and remaining term.
  4. Recalculate the payment independently and compare it with the written notice.
  5. Escalate discrepancies in writing and keep proof of delivery.

Fannie Mae servicing guidance states that an ARM servicer must notify the borrower before an effective interest-rate or payment change when required by applicable law and the security instrument. The guidance is at servicing-guide.fanniemae.com/svc/c-2.1-02/notifying-borrower-regarding-interest-rate-andor-payment-changes. The exact notice period for your loan depends on the governing law and documents, so do not wait for a notice to begin planning.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Direct extra cash strategically

  • First keep the liquid reserve needed for the stressed payment and essential costs.
  • Then pay down principal if the note applies extra payments without penalty and the reduction materially lowers the recast payment.
  • Confirm how the servicer applies extra funds and whether a formal recast is available; an extra payment does not always change the scheduled payment automatically.
  • Check the prepayment-penalty clause before making a large lump-sum payment.

Evaluate refinancing, modification or a safer replacement early

Start the review well before the reset—often many months ahead—because income documentation, appraisal, title work and underwriting can take time. Compare the new loan’s total rate, term, closing costs, points, cash-to-close, prepayment terms and payment under a conservative rate assumption. A lower payment caused by extending the term may increase total interest or leave the borrower exposed to another reset.

Refinancing is not guaranteed. Eligibility and pricing depend on current credit, income, property value, equity, debt obligations, loan purpose and lender requirements. Obtain written estimates from licensed professionals and verify whether the proposed payment is fixed or adjustable.

If income has fallen or a reset is imminent, contact the servicer before missing a payment and request a documented loss-mitigation or modification review. Ask what programs are available, which documents are required and whether an application pauses collection activity under applicable rules. A HUD-approved housing counselor or nonprofit debt counselor may help organize the budget and paperwork; verify the provider’s approval status, fees and geographic availability.

Understand the regulatory and underwriting backdrop

Regulation Z’s repayment analysis for an interest-only loan uses the fully indexed or introductory rate, whichever is greater, and substantially equal principal-and-interest payments over the term remaining at recast. That rule describes the creditor’s ability-to-repay analysis; it does not promise that every borrower will experience a payment that is comfortable.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The Office of the Comptroller of the Currency says most dwelling-secured mortgages must be underwritten for repayment according to their contractual terms, including after an interest-only or negative-amortization recast. See the 2025 Residential Real Estate Lending Comptroller’s Handbook.

The OCC’s 2017 mortgage-banking handbook identifies payment shock at the end of an interest-only period as a primary risk and notes that negative-amortization and interest-only loans generally cannot be qualified mortgages under the 2012 ability-to-repay rule. See Mortgage Banking Comptroller’s Handbook. Non-QM status can accommodate documentation or borrower profiles outside qualified-mortgage standards, but it does not remove the need to repay the debt under the note.

Common mistakes and corrective actions

Mistake Why it creates risk Correction
Budgeting from the teaser payment The payment may exclude principal or use a temporary rate. Use the fully indexed and post-recast figures in the monthly budget.
Assuming a rate cap is a payment cap Interest can rise faster than the scheduled payment, producing deferred interest or a larger balance. Model both rate and payment caps separately.
Using the original term after interest-only ends The balance may have only the remaining term to amortize. Count the actual months left at recast.
Ignoring the margin The margin remains in the formula even when the index falls. Record index and margin independently and recalculate both.
Paying less than accrued interest without tracking balance Negative amortization increases the amount eventually repaid. Check monthly accrued interest and pay at least that amount when feasible.
Waiting for the reset notice There may be insufficient time to refinance, save cash or seek help. Use the note’s dates to start a review months in advance.
Assuming a refinance will be available Rates, credit, income, appraisal and equity can change. Qualify the current loan on its own cash flow and treat refinancing as uncertain.
Overlooking taxes, insurance or dues These bills can rise at the same time as the mortgage payment. Include current and plausible property costs in every scenario.
Making a large payment without checking penalties A prepayment charge can consume the expected savings. Read the penalty clause and obtain the servicer’s payoff calculation first.

A practical go/no-go decision test

Proceed only when all of the following are true:

  • You have the note, ARM rider, payment schedule and a written explanation of every recast trigger.
  • Your spreadsheet reproduces the current payment and produces the first-reset, fully indexed, lifetime-maximum and recast payments.
  • The stressed payment fits verified income after taxes, insurance, other debts and realistic living costs.
  • You retain liquid reserves after closing or after any principal payment.
  • You can make the payment without selling, refinancing, borrowing on a card or relying on variable income.
  • You understand the prepayment penalty, balloon clause and notice procedure.

If any item fails, lower the loan amount, increase reserves, choose a fully amortizing or fixed-rate alternative, negotiate clearer terms, or obtain a documented modification or refinance review before the reset. Do not sign or keep an ARM whose maximum contractual payment is incompatible with durable household cash flow.

Questions to put to the lender or servicer

  • What exact index, margin, floor and rounding method apply on each adjustment date?
  • What are the periodic and lifetime rate caps, and are there separate payment caps?
  • When does the interest-only period end, and how many months remain for amortization then?
  • What balance is used for the recast, and does accrued but unpaid interest become principal?
  • What event triggers a negative-amortization recast, and what percentage or dollar amount is the cap?
  • What is the scheduled payment at the fully indexed rate and at the lifetime maximum rate using today’s balance?
  • Is there a balloon payment, and when is it due?
  • What prepayment penalty applies to a refinance, sale or principal reduction?
  • When and how will the servicer deliver rate-change and payment-change notices?
  • Which hardship, modification or counseling channels are available if the stressed payment becomes unaffordable?
