How to Record Non-Compete Payments in Company Accounts and Income-Tax Returns (India)

Record a non-compete payment through three separate decisions: identify the enforceable rights the contract buys, apply the applicable accounting framework, and then apply Indian income-tax and withholding rules. A payment can be an identifiable, finite-life contractual-right intangible asset in the books while its tax deduction is deferred, denied, or calculated differently. For a resident payee, section 194J specifically covers sums referred to in section 28(va), with tax deducted at the earlier of credit or payment. Keep a written analysis of the covenant, accounting conclusion, tax reconciliation, and TDS trail rather than relying on one journal entry or on the contract label alone.

Start with the rights, not the invoice description

A non-compete clause may compensate a former owner, seller, director, employee, consultant, or another business for refraining from specified activities. The commercial label is not enough to determine the accounting or tax result. Read the agreement and map exactly what the payer receives and what the counterparty promises not to do.

  • Activity restricted: Identify the business or professional activity that cannot be carried on.
  • Geography: Record the territory in which the restriction applies.
  • Term: Note the commencement date, expiry date, renewal language, and early-termination rights.
  • Consideration: Separate the amount for the covenant from amounts for shares, assets, intellectual property, employment termination, consultancy, or transition services.
  • Enforcement: Check governing law, remedies, injunctive rights, and any conditions that could make the restriction unenforceable.
  • Payment mechanics: Document milestones, deferred amounts, escrow, interest, and whether an accrual is due before cash is paid.

These facts drive whether the company controls an identifiable contractual right, whether the right has a finite useful life, whether the expenditure is capital or revenue for tax purposes, and whether section 194J withholding applies. Preserve the signed agreement and approvals with the accounting memo.

Accounting under Ind AS: when the covenant is an intangible asset

Why a non-compete covenant can be identifiable

Ind AS 38 treats an intangible asset as identifiable when it is separable or arises from contractual or other legal rights. In a business combination, an acquirer recognises an identifiable contractual or legal-right intangible asset separately from goodwill. A purchased non-compete covenant therefore needs an explicit assessment as a possible contract-based intangible asset; it is not automatically goodwill and is not automatically an expense.

Recognise a separate asset only when the company can support all relevant elements of the assessment: it controls the enforceable restriction, expects future economic benefits from it, can measure the cost reliably, and can determine a finite useful life from the covenant period or another defensible limit. The application to a particular covenant is a standards-based judgement. Put the reasoning in a signed accounting memo that identifies the clause, the expected benefit, and the evidence of enforceability.

Initial measurement and journal entry

When recognition criteria are met, measure the right at cost. Cost normally includes the consideration for the covenant and directly attributable costs that qualify for inclusion under the applicable accounting policy. Do not combine unrelated consideration merely because it appears on one invoice; allocate a bundled price on a documented, reasonable basis.

An illustrative entry on payment or on recognition of an accrued payable is:

Dr Non-compete contractual right (intangible asset)
Cr Bank / payable to counterparty

Use a ledger description that names the counterparty, covenant term, territory, consideration, payment milestones, and any allocation to other rights or services. If the agreement is signed but a payment is conditional, recognise the asset and liability only when the applicable recognition and obligation criteria are met.

Finite useful life and amortisation

A non-compete right normally has a finite economic benefit period because the restriction expires. Determine the useful life from the enforceable period and the period over which benefits are expected, using the shorter period where the legal right limits the benefit. State the commencement date and method in the memo. Amortise systematically over that documented useful life; do not extend amortisation beyond the enforceable economic benefit period without a new, supportable basis.

Dr Amortisation expense
Cr Accumulated amortisation—non-compete right

Use another pattern only when it better reflects consumption of benefits and can be supported. Review the useful life and amortisation method when circumstances change. A change in the expected end date, enforceability, or benefit pattern may require a prospective estimate update under the applicable standards.

Impairment and derecognition

Assess the asset for impairment when indicators exist, such as a material breach, a court challenge, a competitor entering despite the covenant, a major change in the protected business, or evidence that expected benefits have fallen. Recognise an impairment loss when the recoverable amount is below carrying amount, following the impairment requirements applicable to the reporting framework.

Derecognise the right when it is disposed of or when no future economic benefits are expected. Record any resulting gain or loss as required by the applicable standards. Keep evidence of a settlement, release, invalidation, or expiry in the fixed-asset or intangible-asset register.

When the payment is an expense in the financial statements

If the company cannot demonstrate control of an enforceable contractual right, probable future benefits, reliable cost measurement, or another required recognition criterion, expense the amount under the applicable accounting policy. The conclusion should explain which criterion was not met and why the payment does not create another recognised asset.

An illustrative entry is:

Dr Non-compete expense (or legally described operating expense)
Cr Bank / payable to counterparty

Do not use an expense entry simply to avoid an amortisation schedule, and do not capitalise merely because the payment is large. The agreement, transaction structure, and evidence of the right determine the conclusion. If the payment includes a business purchase, intellectual property, or services, allocate and account for each component rather than forcing the whole amount into a non-compete line.

Recipient-side income-tax treatment: section 28(va)

Section 28(va) of the Income-tax Act, 1961, charges to tax under “Profits and gains of business or profession” any sum received or receivable, in cash or kind, under an agreement for not carrying out an activity in relation to a business or profession, or for not sharing specified know-how, patents, copyrights, trademarks, licences, franchises, similar commercial rights or information or techniques likely to assist in manufacturing, processing, or providing services.

The statutory explanation gives “agreement” a broad meaning: it includes an arrangement or understanding whether or not formal, written, or intended to be enforceable. Consequently, a recipient should not assume that an informal side letter or an unenforceable-looking promise falls outside section 28(va). Analyse the actual rights surrendered and the wording of every related document.

For a recipient carrying on a business or profession, show the amount in the return computation under the head of business or professional income, with the supporting agreement, receipt or accrual evidence, and any related expenses maintained in the records. The amount may be received in cash or kind; a non-cash transfer still requires valuation and documentation under the applicable tax rules.

Section 28(va) is a charging provision for the recipient. It does not by itself determine the payer’s book classification, the payer’s deduction timing, or the applicable treatment of a bundled payment. Those questions require separate analysis.

Payer-side deduction: apply section 37(1) after the book analysis

Section 37(1) permits expenditure, other than expenditure covered by specified provisions, capital expenditure, or personal expenses, when it is laid out wholly and exclusively for business or profession. It also denies expenditure for prohibited or unlawful purposes. A company should therefore test the business purpose and capital character of the payment and prepare a tax reconciliation rather than treating the accounting entry as the tax answer.

Revenue-style treatment

If the facts support an ordinary business expense and no specific disallowance or capital rule applies, the company may evaluate a section 37(1) deduction for the amount incurred for business. The computation must follow the year in which the applicable tax rules allow the deduction, not simply the date selected for management accounts.

Capital or deferred treatment

If the payment creates or acquires a capital asset or enduring contractual right, the book expense may not be deductible as revenue expenditure. Book amortisation of a recognised non-compete intangible may likewise require an add-back if the Act does not provide a corresponding deduction. The company should then claim only the amount and timing supported by the relevant depreciation, amortisation, or other specific provision, if any applies to the facts. Do not invent a tax amortisation period from the financial-statement schedule.

Tax reconciliation

Start with profit before tax and identify the ledger account used for the payment and subsequent amortisation. Add back any book amount that is capital or otherwise disallowed, remove any amount already allowed under a specific provision, and retain a working paper that ties the adjustment to the agreement and payment evidence. Reconcile the tax computation to the general ledger, fixed-asset or intangible register, TDS records, and return schedules.

TDS for a resident payee: section 194J

Section 194J expressly includes “any sum referred to in clause (va) of section 28.” Where the payee is resident and the provision applies, deduct tax at the applicable statutory rate at the earlier of credit to the payee or payment, whichever occurs first. The rate, threshold, payee status, PAN details, and any certificate or exception must be verified for the relevant financial year before remittance; this article does not substitute a current-year rate check.

Credit includes credit to a suspense account or another account where the law treats that entry as credit to the payee. A year-end provision can therefore trigger withholding before cash leaves the bank. If the agreement is cancelled, the amount is reworked, or the payee’s status changes, document the correction and follow the applicable TDS procedure rather than deleting the original accounting entry without a trail.

Deposit the tax within the statutory deadline, file the applicable TDS statement, and issue the required certificate or reporting to the payee. Match the challan and statement data with the company ledger and with the recipient’s available Form 26AS or Annual Information Statement evidence where relevant. A withholding error can create interest, late-fee, penalty, or deduction-disallowance exposure even when the underlying payment is commercially valid.

Step-by-step workflow from contract signing to the income-tax return

  1. Execute and approve the arrangement. Retain the signed covenant, board or transaction approval, authority evidence, and any valuation or negotiation record.
  2. Unbundle the consideration. List every promise and allocate amounts between the non-compete covenant, employment termination, consultancy, intellectual property, business or asset transfer, and other rights.
  3. Confirm the counterparty profile. Record whether the payee is an individual, company, firm, or other person; resident or non-resident; and whether a valid PAN and withholding documentation are available.
  4. Write the accounting conclusion. Apply Ind AS 38 or the company’s applicable framework. Document control, expected benefits, reliable measurement, useful life, allocation, and impairment indicators.
  5. Book the obligation. Record the intangible asset or expense and the bank or payable entry when recognition and accrual criteria are met. Add the right to the intangible register if capitalised.
  6. Determine TDS before credit or payment. For a resident payee, test section 194J, identify the applicable rate and threshold for the year, and deduct at the earlier statutory trigger.
  7. Pay and report the withholding. Deposit TDS, file the applicable statement, issue the certificate, and retain challan and acknowledgement evidence.
  8. Run the tax computation. Test section 37(1), capital treatment, specific deduction provisions, and any disallowance. Add back book expense or amortisation where required and claim only supported amounts.
  9. Reconcile every record. Tie the agreement, invoices, payment proof, ledger, amortisation schedule, TDS challans, TDS returns, Form 26AS or AIS evidence where relevant, and the income-tax computation.
  10. Monitor the covenant. Track expiry, breach notices, litigation, early release, business changes, impairment indicators, and any modification that changes the useful life or tax analysis.

Compare the main fact patterns before choosing an entry

Fact pattern Possible book treatment Tax and withholding questions Evidence to retain
Standalone enforceable restriction with measurable benefit and finite term Recognise a contract-based intangible at cost and amortise systematically over the documented useful life; test impairment when indicators exist. Assess capital versus revenue under the Act; reconcile book amortisation to the tax computation; test section 194J for a resident payee. Agreement, enforceability review, useful-life memo, allocation, payment proof, amortisation schedule, TDS records.
Payment does not create a controlled or reliably measurable right Expense under the applicable accounting policy, with the failed recognition criterion documented. Test section 37(1), business purpose, capital character, and any specific disallowance; section 194J may still apply to a resident payee covered by section 28(va). Contract analysis, management approval, invoice, accounting memo, tax reconciliation, TDS evidence.
Non-compete bundled with services, employment termination, intellectual property, or a business transfer Allocate consideration and account for each component under its relevant standard; do not post the entire amount to one account. Each component may have different deduction, withholding, valuation, and return consequences. Determine the section 194J amount from the actual consideration for covered payments. Allocation schedule, valuation support, separate invoices or clauses, approvals, payment and withholding trail.
Accrued amount credited before cash payment Recognise the payable and related asset or expense when the accounting obligation is met. For a resident payee, section 194J timing is the earlier of credit or payment; include year-end provisions in the withholding review. Closing entry, creditor ledger, TDS calculation, deposit proof, subsequent settlement record.
Restriction challenged, breached, released, or shortened Reassess useful life, impairment, modification, or derecognition under the applicable framework. Notices, settlement or release deed, legal opinion, revised schedule, journal support, tax adjustment memo.

How to present the transaction in returns and working papers

Company’s financial statements and tax return

Use a distinct ledger account so reviewers can trace the covenant without searching through general legal or consulting expense. If capitalised, show the cost, additions, accumulated amortisation, carrying amount, useful life, method, and impairment assessment in the intangible-asset records and disclosures required by the applicable framework. If expensed, describe the nature and business purpose clearly and retain the recognition analysis.

In the income-tax computation, begin with the book treatment and make an explicit reconciliation. A capital payment or book amortisation that is not currently deductible should be added back. A deduction allowed under a specific tax provision should be claimed only after checking its conditions and the relevant year. The return should agree with the final computation, TDS records, and supporting schedules; do not insert the amount in an unrelated expense line merely because the return utility has a convenient field.

Recipient’s return

The recipient should classify the receipt under business or professional income where section 28(va) applies, report the amount on the cash or accrual basis used consistently and permitted for that business, and retain the agreement and proof of receipt or accrual. Match TDS credit with Form 26AS or the Annual Information Statement where available and resolve mismatches with the payer before filing. If the payment contains other components, classify each component separately rather than reporting the entire gross amount as a non-compete receipt.

Records, controls, and common failure points

  • Calling every payment “legal expense”: This hides the contractual right and can produce the wrong useful life, disclosure, and tax adjustment. Use a dedicated account and allocation memo.
  • Assuming book treatment controls tax: Financial-statement amortisation does not automatically create a tax deduction. Prepare a separate Act-based computation.
  • Ignoring bundled consideration: A single cheque can cover a covenant, services, intellectual property, and asset transfers. Split the analysis and withholding by component.
  • Missing the earlier TDS trigger: Waiting for cash payment can be wrong when the amount was credited earlier, including through a year-end provision treated as credit to the payee.
  • Using an unsupported useful life: Tie the life to the enforceable term and expected benefit, and update it when the covenant changes.
  • Failing to monitor enforceability: Litigation, breach, release, or a territorial change can create impairment or derecognition consequences and may alter the tax position.
  • Overlooking residence and PAN: Section 194J analysis in this workflow is for a resident payee. Non-resident payments, treaty relief, and related withholding provisions require a separate review.
  • Relying on an old tax rate: Rates and thresholds can change by financial year. Verify the current statutory rate and threshold before deducting.

Escalate the file when the payee is non-resident, the transaction is part of a business combination, the counterparty is an employee, the payment is connected with related parties or transfer pricing, GST treatment is material, or legislation has changed. Give the adviser the complete agreement, residence and PAN details, transaction structure, payment schedule, and relevant financial year; a short invoice description is not enough.

Practical decision rule

First, identify the enforceable restriction and separate it from every other promise. Second, decide whether that right meets the applicable intangible-asset criteria and document its finite life, or record an expense with the reason recognition failed. Third, disregard the book label when computing tax: test section 37(1), capital treatment, and any specific deduction rule. Finally, for a resident payee, test section 194J at the earlier of credit or payment, complete deposit and reporting, and reconcile the entire trail before filing. This sequence prevents the common error of treating one commercial payment as if accounting, deduction, and withholding must all produce the same result.
