Rebalancing means bringing your investments back toward a chosen asset allocation after market performance, contributions, or withdrawals have changed the mix. Done well, it keeps portfolio risk aligned with your goals instead of turning a volatile week into an improvised market-timing decision.

The practical approach is to confirm that your target allocation still fits, write down a review rule before the next swing, and use the least disruptive method available. That may mean directing new money to underweight assets rather than selling, or making only a partial trade after checking taxes and fees. The right frequency and threshold depend on your plan, account type, and circumstances; there is no universal percentage or calendar date that suits everyone.

What portfolio rebalancing is—and what it is not

An asset allocation is the intended mix of broad categories such as stocks, bonds, and cash. Rebalancing compares the current mix with that target and makes measured changes when the weights drift. If a 60% stock/40% bond plan becomes 68%/32% after stocks rise, rebalancing would move some money toward bonds or send new contributions to bonds until the portfolio is closer to the plan.

Rebalancing is not a forecast that one asset will fall tomorrow. It is a risk-control process. Vanguard describes it this way: “Rebalancing isn’t about market-timing; it’s about sticking to Vanguard’s principles for investing success and creating a strategy to stay in sync with your long-term goals.” A trade can therefore be appropriate even when the recent winner might keep winning, because the purpose is to prevent the portfolio from quietly taking more risk than intended.

Rebalancing also does not require restoring exact percentages every time they move by a fraction. Trading too often can add costs, taxes, and decision fatigue. A written rule creates a deliberate response instead of a reaction to headlines.

Confirm that your target allocation still fits

Before calculating a trade, ask whether the target itself remains appropriate. Asset allocation should reflect the goal, time horizon, financial situation, and tolerance for losses. A market move alone normally changes the portfolio’s weights, not the reasons the money was invested.

When a target may need a real review

  • Goal or spending plan changed: A home purchase, education expense, retirement withdrawal plan, or other objective can alter the amount of risk you can afford.
  • Time horizon shortened: Money needed sooner may call for a different mix than money invested for decades.
  • Financial circumstances changed: A job change, emergency-fund shortfall, debt burden, inheritance, or insurance change can affect capacity for loss.
  • Risk tolerance changed: If normal declines now cause you to abandon the plan, your target may be too aggressive. Conversely, a higher capacity and willingness to tolerate losses may support a different target.

Do not raise the stock allocation simply because markets recently rose, or slash it solely because markets recently fell. If your objective, horizon, and circumstances are unchanged, start with the existing plan and evaluate drift against your rule.

Choose a rule before the next market swing

Investor.gov describes regular reviews, such as every six or twelve months, and also discusses threshold-based triggers. Vanguard notes that an annual rebalance can be optimal for many investors when it is a schedule they can follow. Those are planning options, not universal prescriptions.

Approach How it works Strengths Trade-offs
Calendar review Check the portfolio on a set timetable, such as every six or twelve months, and trade only when the review shows a meaningful need. Easy to remember; predictable; less day-to-day monitoring. Weights can drift materially between review dates; a calendar date does not account for how large the drift is.
Threshold trigger Review or trade when an asset class moves a preset amount away from its target, such as a percentage-point or relative band chosen in advance. Responds to actual drift and can keep risk closer to target. Requires monitoring; frequent small triggers can create unnecessary costs if the band is too narrow.
Calendar plus threshold Review on a schedule and act only when a chosen drift band is exceeded. Balances automation and restraint; limits impulsive trades. Requires both a monitoring habit and a documented trigger.

A useful policy states the review date, the assets covered, the drift measurement, the action required, and exceptions for taxes or liquidity. For example, you might review twice a year and investigate any major category that has moved outside your chosen band. The exact band should be consistent with your costs, account structure, and ability to monitor; no single threshold is correct for every investor.

A step-by-step rebalancing process

  1. Gather a complete snapshot. List each account, holding, current market value, asset class, and whether the account is taxable or tax-advantaged. Include cash, employer plans, and other investments that are part of the same household strategy if your plan treats them together.
  2. Calculate current percentages. Add the values in each asset class and divide by total portfolio value. Use the same classification method you used when setting the target; inconsistent labels can make drift appear larger or smaller than it is.
  3. Compare current weights with targets. Record both the percentage-point difference and the dollar amount needed to move toward target. A 4-point overweight in a large asset class may matter more in dollars than a larger percentage difference in a small account.
  4. Reconfirm the target. Check your goal, horizon, cash needs, and risk tolerance before placing an order. If those facts changed, revise the investment policy first; do not disguise a strategic change as routine rebalancing.
  5. Check taxes, fees, and restrictions. Identify commissions or fund transaction charges, bid-ask spreads, redemption rules, tax-lot consequences, and any plan limitations. Investor.gov states: “Before you rebalance your portfolio, you should consider whether the method of rebalancing you decide to use will trigger transaction fees or tax consequences.”
  6. Use available cash flows first when practical. Direct new contributions, dividends, interest, or scheduled withdrawals toward underweight categories. This can reduce or avoid sales while gradually correcting drift.
  7. Decide whether a partial or full correction is needed. If a small adjustment brings risk back within your policy, do not trade more than necessary. A partial rebalance can reduce costs and taxes while restoring the most important part of the allocation.
  8. Place and verify orders. Confirm the security, dollar amount or share quantity, order type, settlement details, and account. After execution, check that the trade filled as intended and that the resulting allocation is within your policy range.
  9. Document the decision. Save the before-and-after weights, date, reason, trades, tax-lot choices, and next review date. A short record helps you follow the same process during the next volatile period.

Methods that minimize disruption

You do not always have to sell the recent winner. Choose the method that meets the allocation goal with the fewest avoidable consequences.

Method Best use What to watch
Redirect new contributions You are adding money regularly and the underweight category can be restored over time. Slow correction; contributions may be too small to address a large drift.
Use dividends and interest Cash distributions are available and can be sent to underweight holdings. Distribution timing and amount are not fully under your control; do not change a sound allocation solely to chase yield.
Partial sale of an overweight Drift is meaningful and cash flows alone would take too long. Review tax lots, realized gains or losses, spreads, and transaction charges.
Exchange or sell and buy A substantial correction is needed or the existing holding no longer fits the written plan. Can create the largest tax and trading impact; verify account rules before acting.
Rebalance inside a tax-advantaged account The account permits trades and the allocation spans that account. Account-specific rules still apply, and the household allocation may include taxable assets that are not being adjusted.

Directing cash flows is not automatically superior. If the portfolio remains far outside its risk range, waiting for contributions may leave you exposed longer than your policy allows. Conversely, selling everything back to exact targets can be excessive when a small, tax-aware adjustment is enough.

Taxes and fees: check them before trading

In a U.S. taxable account, selling can realize a capital gain or loss, but the tax result depends on the holding, cost basis, holding period, other transactions, and applicable law. Tax-advantaged accounts have different rules, yet they can still have plan restrictions, investment expenses, or withdrawal considerations. Because treatment varies by account and individual circumstances, review tax-lot information and current guidance or consult a qualified tax professional before a consequential sale.

Costs extend beyond an advertised commission. Consider fund expense ratios, spreads, account fees, transfer charges, redemption or short-term-trading fees, and the opportunity cost of holding excess cash while an order settles. A low-cost way to reduce drift may be to change where the next contribution goes rather than sell immediately.

How to stay disciplined during market volatility

Large daily moves can make a normal allocation look wrong even when the long-term plan has not changed. The SEC’s Investor.gov guide warns: “During a time of market volatility, it may be especially tempting to make some major investment changes.” It also cautions against rash decisions and market timing. A written review date and trigger create a pause between a headline and an order.

  1. Did my objective, horizon, liquidity need, or risk tolerance change? If yes, review the target allocation rather than treating the event as ordinary drift.
  2. Did the portfolio cross my preselected rule? If no, wait for the scheduled review instead of inventing a new trigger from the news.
  3. What is the least disruptive action that restores acceptable risk? Consider contributions, distributions, a partial trade, or no immediate trade if the portfolio remains within policy.

Leaving a portfolio unchanged temporarily can sometimes be in an investor’s interest, but that is not a guarantee that staying invested always suits every person. A genuine change in circumstances, a need for cash, or an allocation that no longer matches your ability to tolerate loss requires a fresh decision.

Self-directed investing, target-date funds, and robo-advisers

Rebalancing help differs by strategy, not just by convenience. Compare the following features before delegating the job.

Option Control and decisions Triggers and frequency Taxes and fees Account fit
Self-directed portfolio You choose the target, holdings, bands, and trades. You set the calendar, threshold, or combined rule and must monitor it. You bear the trading, fund, and tax consequences; lot selection is your responsibility. Can fit many account types, subject to each plan’s available investments and rules.
Target-date fund The fund manager sets and gradually changes the allocation as the target date approaches. Rebalancing occurs within the fund under its stated strategy; the exact schedule and glide path are fund-specific. Review the fund’s total expenses and the tax treatment of distributions in your account. Convenient when the fund’s glide path and holdings match your goal; less flexible for investors wanting custom weights.
Robo-adviser A service typically recommends and manages a portfolio from information you provide. Ask how volatility is handled, how often rebalancing occurs, and what triggers it. Evaluate advisory fees, fund expenses, trading practices, tax-loss or tax-location features, and total cost. Confirm supported account types, minimums, withdrawal rules, and whether the strategy reflects all relevant household assets.

The SEC recommends asking a robo-adviser about volatility handling, rebalancing frequency and triggers, tax implications, and total fees. Apply the same questions to any automated solution. Automation does not remove the need to update your goal, horizon, income needs, or risk tolerance.

Illustrative example: correcting drift without chasing performance

Assume an investor’s written target is 60% stocks and 40% bonds. After a strong stock-market period, the account is worth $100,000 with $68,000 in stocks and $32,000 in bonds. Stocks are 8 percentage points above target. The investor first confirms that the retirement horizon and risk tolerance are unchanged.

At the next review, the investor checks whether the policy’s trigger has been crossed, then compares methods. If $4,000 of new contributions is due and the policy permits gradual correction, directing that money to bonds reduces the imbalance without selling. If the account has no near-term contributions and the drift is outside the acceptable band, the investor might sell only enough stock to move partway or fully toward target, after reviewing tax lots and costs. The decision is based on the written rule and consequences—not on a belief that stocks must fall next.

Common mistakes and how to fix them

  • Reacting to headlines: Fix this by using a calendar, threshold, or combined rule written during a calm period.
  • Changing the target after every gain or loss: Separate strategic changes caused by life circumstances from mechanical drift correction.
  • Ignoring the whole household portfolio: Include relevant accounts when your plan treats them as one allocation, while respecting each account’s restrictions.
  • Trading to exact percentages too often: Use a meaningful band and consider cash flows before selling.
  • Forgetting cash needs: Keep money needed soon in a suitable place rather than forcing a long-term allocation to fund an imminent expense.
  • Comparing only headline fees: Add advisory charges, fund expenses, spreads, transaction costs, and tax effects when evaluating a service or method.
  • Assuming automation is automatically appropriate: Verify the strategy, glide path or portfolio construction, triggers, account support, and total cost.
  • Failing to record decisions: Save the policy, calculations, orders, and next review date so the process remains consistent.

A practical rebalancing checklist

  • Write the target allocation and the accounts it covers.
  • State the goal, time horizon, liquidity needs, and risk tolerance supporting that target.
  • Choose a calendar date, a drift threshold, or both.
  • List the costs, taxes, restrictions, and available cash flows before trading.
  • Direct contributions, dividends, and interest to underweight assets when that is sufficient.
  • Use partial sales when they restore acceptable risk with less disruption than a full reset.
  • Verify orders and document the resulting allocation.
  • Revisit the target when life circumstances change, not merely when markets are noisy.

This is general educational information, not individualized investment, tax, or legal advice. Account rules and tax treatment vary, so check your plan documents and applicable guidance or consult qualified professionals for a decision specific to you.
