How to Rebalance Your Portfolio After Stocks Move Sharply

Start by comparing your portfolio’s current percentages with the stock, bond and cash mix you deliberately chose. A sharp rise in stocks can leave you with more stock exposure than planned; a sharp fall can leave you with less. Rebalancing means moving back toward that chosen mix—not automatically changing the mix because one asset class recently won or lost.

Before trading, confirm that your target still fits your goal, time horizon, financial situation and tolerance for losses. If those personal factors have changed, revising the target may be appropriate. If only market prices changed, disciplined rebalancing can restore your plan without turning a volatile period into a market-timing decision.

What rebalancing does after a sharp stock move

Rebalancing restores a portfolio to its intended asset allocation. The U.S. Securities and Exchange Commission (SEC) describes it as “bringing your portfolio back to your original asset allocation mix.” Your allocation is the percentage assigned to broad categories such as stocks, bonds and cash.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Price movements change those percentages even when you make no trades. If stocks rise faster than bonds, stocks become a larger share of the account. If stocks fall, their share shrinks while the relative share of bonds or cash grows. The resulting difference between your current and target percentages is called allocation drift.

Rebalancing is not a forecast that stocks will fall after a rally or rise after a decline. It is a risk-control process: you reduce categories that have become larger than intended and add to categories that have become smaller, subject to costs, taxes and account rules.

A sharp move does not automatically change your target

The SEC cautions investors against changing allocation merely because a category has recently performed best. A rally may make stocks overweight, but that fact alone does not prove that your long-term target is wrong. Likewise, a sell-off does not by itself justify abandoning stocks or moving everything to cash.

Revisit the target when your own circumstances change—for example, a different goal date, a shorter investing horizon, a material change in income or emergency reserves, or a changed ability to tolerate losses. That is a strategic allocation decision. Correcting drift caused by market performance is a separate maintenance decision.

First, calculate your current allocation

Use the account’s current market values, not the percentages you remember from the last statement. Include every account that is part of the plan if you manage the allocation across accounts; otherwise, calculate each account separately and note the limitation.

  1. List holdings by asset category. Group investments into the categories used by your plan, such as domestic stocks, international stocks, bonds and cash. A diversified fund may contain several categories, so use its published allocation when available.
  2. Record current values. Add the market value of each category. Do not use purchase prices for this calculation.
  3. Calculate each weight. Divide a category’s value by the portfolio’s total value and multiply by 100.
  4. Compare with the target. Subtract the target percentage from the current percentage. A positive result is overweight; a negative result is underweight.
  5. Check the plan itself. Confirm that the target still reflects your objective, time horizon, financial circumstances and risk tolerance before deciding what to trade.

For example, suppose a plan began at 60% stocks and 40% bonds. After a strong stock run, the account is 80% stocks and 20% bonds. The 20-percentage-point difference is drift that a rebalance could address. The SEC uses this 60%-to-80% illustration to explain drift; it is not a recommended allocation.

Decide whether to change the target or only rebalance

What changed? Likely decision Question to ask
Stock and bond prices moved, but your life and plan did not Consider restoring the existing target Has the portfolio moved outside the risk level you selected?
Your goal date is closer or your need for the money changed Review the strategic allocation before trading Can the portfolio withstand a large loss during the remaining time?
Your income, emergency savings or debts changed materially Reassess the target and overall plan Has your capacity to take risk changed, even if your willingness has not?
Your tolerance for volatility changed after experience or a major life event Consider a deliberate target change Would you still follow the new mix through a future downturn?

A target change and a rebalance can occur in the same review, but label them separately in your records. Otherwise, a market reaction can be mistaken for a carefully considered long-term decision.

Choose how to rebalance

The SEC identifies three basic methods. You can use one method or combine them, depending on available cash, account type, taxes and trading costs.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

1. Sell overweight assets and buy underweights

This is the most direct approach. Sell enough of the category above target and use the proceeds to buy the category below target. It can restore the mix promptly, but selling may create transaction fees or tax consequences. In a taxable account, determine the potential gain or loss before submitting an order and confirm how the sale will be treated under current rules.

2. Use new money to buy the underweight category

Instead of selling, direct a new deposit, dividend or other available contribution toward the category that is below target. This can reduce drift while leaving existing positions untouched. It only works when new money is available and when the contribution is large enough to make a meaningful difference; the sources do not establish that it is always feasible or optimal.

3. Direct ongoing contributions to underweights

Change the investment instructions for payroll contributions or recurring deposits so future money goes to categories below target. This approach can be gradual and may avoid selling, but it requires monitoring because market movements can change the gap while contributions are being made.

Combining methods

You might redirect the next several contributions to bonds, use dividends to buy an underweight fund and sell a small portion of an overweight stock fund if the gap remains large. Write down the intended percentages and a review date so a gradual approach does not become an unbounded drift.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Compare the methods before placing an order

Method Requires selling? Needs new money? Main issues to check Monitoring level
Sell overweight, buy underweight Yes No Transaction fees, taxable gains or losses, order processing and settlement Low after the trade, provided the target is documented
Buy underweight with a lump-sum contribution No Yes Whether the contribution is available and sufficient; account contribution limits may apply Moderate
Redirect recurring contributions No Yes, over time How quickly the gap closes and whether new market moves widen it Higher until the target range is restored
Combination Sometimes Usually helpful but not required Coordinating tax, fee and cash-flow effects across actions Moderate

Do not assume that avoiding a sale makes a method cost-free. A contribution has an opportunity cost because it goes to one category rather than another, and a taxable sale can have consequences that differ by account and individual circumstances.

Set a review rule before the next market shock

Two common frameworks are calendar-based reviews and threshold-based reviews. The SEC gives six- or twelve-month intervals as examples of calendar reviews and notes that rebalancing generally works best relatively infrequently. Neither approach is a universal prescription.

Calendar review

Choose a recurring date, such as every six or twelve months, and calculate the allocation then. This is simple, predictable and less likely to prompt a trade every time financial news changes. It can, however, allow a large drift to persist between review dates.

Threshold review

Set a tolerance around each target, such as a number of percentage points or a relative percentage of the target. Review when a category crosses its preset boundary. A threshold can respond to large moves sooner, but checking prices constantly can encourage over-monitoring and unnecessary trades.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Hybrid review

Many investors combine the two: check on a calendar, but trade only when a category is outside a written tolerance band. The important feature is that the rule is chosen before the next headline, not improvised during a sell-off.

Timing rule Strength Trade-off
Six-month calendar check Regular and easy to remember May miss a large drift soon after a review
Twelve-month calendar check Less monitoring and fewer opportunities for reaction Can leave the portfolio away from target for longer
Preset threshold Responds to material allocation changes Requires current values and restraint around small movements
Hybrid calendar plus threshold Balances routine with a guardrail Requires documenting both the date and the tolerance

The selected SEC guidance does not identify an optimal frequency or guarantee a performance benefit. Treat the schedule as a maintenance rule, not a promise about returns.

Account for fees, taxes and trading mechanics

Before selling, follow the SEC’s warning to consider whether the method will trigger transaction fees or tax consequences. The exact result depends on the account, the asset, the holding period, realized gains or losses and the rules that apply to you.

  • Tax-advantaged accounts: Trades may be treated differently from sales in a taxable account, but account-specific rules and restrictions still apply.
  • Transaction charges: Check commissions, spreads, redemption charges, short-term trading fees or other fund and brokerage costs before submitting an order.
  • Cash needs: Keep money needed for near-term spending or emergencies separate from the long-term allocation decision.
  • Order details: Verify the security, dollar amount or share amount, account and settlement instructions. A percentage calculation is not itself an order.

If the tax effect or allocation decision is difficult to evaluate, a qualified tax adviser or financial professional can review your facts. General educational guidance cannot calculate your liability or determine the right trade for you.

Worked examples: calculate the adjustment without guessing

Example: stocks rose from 60% to 80%

Assume a $100,000 portfolio with a 60% stock and 40% bond target. The current values are $80,000 in stocks and $20,000 in bonds. To return to the original target while keeping the total at $100,000, the intended values are $60,000 in stocks and $40,000 in bonds. The mechanical adjustment is to reduce stocks by $20,000 and add $20,000 to bonds, before considering taxes, fees and the account’s trading rules.

This calculation does not mean 60/40 is right for every investor. It demonstrates how to translate a target percentage into dollar amounts.

Example: an 85/15 portfolio moving toward 80/20

The SEC’s volatility guidance illustrates an 85% stock and 15% bond mix returning toward 80% stocks and 20% bonds. On a $50,000 account, 85/15 equals $42,500 in stocks and $7,500 in bonds. An 80/20 target equals $40,000 in stocks and $10,000 in bonds, so the adjustment would be $2,500 from stocks to bonds before costs and taxes. The example is educational, not an allocation recommendation.

Use a contribution instead of a sale

If the same $50,000 account receives a new $2,500 contribution and the entire contribution goes to bonds, the total becomes $52,500: $42,500 stocks and $10,000 bonds. Stocks would then be about 81.0% and bonds about 19.0%, closer to an 80/20 target without selling. Whether this is preferable depends on available cash, the remaining drift and your account and tax circumstances.

A practical rebalancing workflow

  1. Pause headline-driven decisions. Do not sell everything or change the plan solely because prices moved sharply. The SEC warns that volatile markets can make major changes feel tempting.
  2. Open your written investment plan. Identify the target percentages, tolerance bands, review date and which accounts are included.
  3. Update the holdings list. Record current values and classify each holding by asset category.
  4. Compute drift. Compare each current percentage with its target and identify the largest underweights and overweights.
  5. Reconfirm the target. Check your goal, time horizon, financial situation and risk tolerance. If one of these changed, address that strategic question before calculating a rebalance.
  6. Estimate consequences. Check fees, potential taxable gains or losses, contribution availability and any fund or brokerage restrictions.
  7. Select the method. Choose a sale, new contribution, redirected recurring contribution or a combination.
  8. Place only the planned orders. Confirm the account, security and amount. Avoid adding an unplanned market forecast to a maintenance transaction.
  9. Record the result. Save the post-trade percentages, date, method and next review rule.

When rebalancing can go wrong

Confusing performance with a new risk capacity

A portfolio that rose is not automatically safer, and a portfolio that fell is not automatically unsuitable. Recalculate the weights and evaluate your circumstances instead of letting the recent return set the target.

Trading every small movement

Frequent adjustments can increase costs and encourage you to monitor markets more than your plan requires. A written calendar, threshold or hybrid rule helps distinguish material drift from noise.

Ignoring taxes until after the sale

A trade that looks precise in percentage terms may have an unacceptable tax effect. Estimate consequences first and consider whether directing new money can address part of the drift.

Using a target-date fund without understanding its design

Target-date funds typically rebalance their internal mix and are generally designed to become more conservative as the target date approaches. Read the fund’s strategy, target date and current allocation before adding separate stock or bond trades. Layering an additional allocation change on top can make the combined portfolio materially different from the fund’s intended path.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Treating a rebalance as market timing

Rebalancing returns to a preselected mix. Market timing means changing exposure based on a prediction about the next move. Selling all stocks after a decline, or buying an asset solely because it recently surged, is not the same as restoring a documented target.

How to handle special situations

Several accounts

Decide whether your target applies to the household portfolio or to each account. If it applies across accounts, calculate the combined weights and consider where each asset can be held under your tax and access constraints. Do not assume that a single account’s percentages represent the whole plan.

Employer contributions or restricted choices

If a workplace plan offers only a limited menu, use the closest available categories and document the limitation. Directing new contributions may be easier than selling, but the available choices may prevent an exact match.

Large cash requirement soon

Money needed in the near term should be considered separately from retirement or long-term growth assets. A coming withdrawal can change the appropriate target; do not force a long-term percentage calculation onto funds that have a different job.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Uncertainty about your tolerance for loss

Ask whether you could continue the plan through a substantial decline without abandoning it. If the answer has changed, revisit the target rather than repeatedly trading around the same allocation.

Questions to answer before you trade

  • What are my written target percentages, and when did I last review whether they still fit?
  • Which categories are outside my chosen range, and by how much in percentage points and dollars?
  • Can new contributions correct part of the drift?
  • What fees, taxable gains or losses and account restrictions could each method create?
  • Is this action restoring a preselected allocation, or am I making a forecast about the market?
  • Does a target-date fund or another managed option already rebalance internally?
  • When and under what rule will I review the portfolio again?

Bottom line

After stocks move sharply, measure the portfolio against your existing target before doing anything else. If the move alone caused the drift, restore the intended mix with a sale, new money, redirected contributions or a combination—after checking fees and tax consequences. Change the target only when your goals, horizon, finances or risk tolerance have changed. A written, relatively infrequent review rule is more disciplined than reacting to the latest headline.
