How to Rebalance Your Portfolio After a Market Crash

Do not sell everything—or buy aggressively—just because markets fell. After a crash, first compare your current portfolio with the allocation you chose for your goals. Rebalance only when market movements have pushed the portfolio away from that target, and change the target itself only when your time horizon, goals, financial situation, or ability to tolerate risk has changed. Rebalancing is a risk-management process, not a prediction about what markets will do next.

What rebalancing means after a crash

The SEC’s Investor.gov describes rebalancing as “bringing your portfolio back to your original asset allocation mix.” In practice, that means restoring the intended proportions among asset categories such as stocks, bonds and cash after one category has grown or shrunk relative to the others.

As an Amazon Associate I earn from qualifying purchases.

A market crash can change those proportions quickly. If stocks fall much more than bonds, the stock percentage of your portfolio becomes smaller than planned. If you sell bonds and buy stocks to return to the target, you are rebalancing. If stocks later recover and become a larger share than intended, selling some stocks and adding to other categories would be another rebalance.

The objective is to keep the portfolio’s risk close to the level built into your plan. Rebalancing is not a forecast that prices will rise, and it is not a test of whether the market has reached its bottom. Vanguard summarizes the distinction this way: “Rebalancing isn’t about market-timing; it’s about sticking to Vanguard’s principles for investing success and creating a strategy to stay in sync with your long-term goals.”

Rebalancing versus changing your investment plan

These are separate decisions:

  • Rebalancing: your target allocation stays the same, but trades or cash flows move the portfolio back toward it.
  • Changing the target: you adopt a different long-term mix because an underlying input has changed, such as the date you need the money, the purpose of the account, your financial circumstances, or your ability to withstand losses.

A crash by itself does not establish that your target is wrong. A headline, a one-day loss or a temporary feeling of fear is not a substitute for reviewing the plan’s actual assumptions.

Should I rebalance my portfolio after a market crash?

Usually, the useful first answer is neither “sell” nor “buy.” It is “measure.” A crash may leave your portfolio underweight in stocks, overweight in bonds, or outside other limits you selected. Only an up-to-date comparison with your written target can show whether rebalancing is called for.

Questions to answer before making a trade

  1. What is the written target? Find the investment policy, account plan or notes that specify the intended percentages. If no target exists, write down the purpose of the money and the allocation you believe fits before attempting to rebalance.
  2. What is the money for? A retirement account, a near-term home purchase and an emergency reserve have different time horizons and liquidity needs. Treating every account as one undifferentiated portfolio can hide important differences.
  3. When will you need it? A shorter time horizon can justify a different risk level than a goal many years away. The relevant question is when the money must support the goal, not whether the market has recently fallen.
  4. Has your financial situation changed? Changes in income, debt, cash reserves, job stability or upcoming spending can affect the allocation that is reasonable for you.
  5. Can you tolerate the plan’s losses? If you could not follow the target through a severe decline, that may indicate a risk-tolerance problem that deserves a considered plan change—not a panic trade in the middle of a crash.

If those inputs are unchanged, a disciplined return toward the existing target may be appropriate. If an input has changed, decide on the new target first and then rebalance to that target. Do not use a crash as evidence that you should abandon a diversified plan or attempt to predict the next market move.

How to rebalance your investments: a step-by-step process

1. Pause and identify the account’s purpose

List the accounts you are considering, the goal each account serves and the time horizon for that goal. Note whether each account is taxable, tax-deferred or tax-free under its governing rules. The same trade can have different consequences in different account types.

Do not combine an emergency fund or money needed soon with a long-term investment allocation merely to make the percentages look tidy. Keep the target tied to the purpose of the money.

2. Gather current values and holdings

Use the latest account statements or online balances. Record the current value of each relevant asset category. Decide in advance how you will classify mixed holdings, such as a fund that owns several categories, and apply that method consistently.

For each account or for the household portfolio—whichever matches your written plan—calculate:

current weight = value of an asset category ÷ total value of the portfolio

Using percentages rather than dollar amounts makes the comparison meaningful after a large market move.

3. Compare current weights with target weights

Create a simple worksheet with one row per category:

Asset category Target weight Current value Current weight Difference
Category 1 your written target latest value value divided by total current minus target
Category 2 your written target latest value value divided by total current minus target
Category 3 your written target latest value value divided by total current minus target

A positive difference means an overweight; a negative difference means an underweight. The size of the gap matters because a small drift may not justify the costs or tax consequences of a trade.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

4. Confirm that the target still fits

Review the goal, time horizon, financial situation and risk tolerance before deciding how far to move. If the target still fits, keep it and proceed to your chosen rebalancing rule. If it does not, document the reason for changing it and use the new allocation as the destination. Do not silently rewrite the target because the old mix feels uncomfortable during a decline.

5. Apply a repeatable trigger

Choose a calendar review, an allocation threshold or a combination. The choice should be written down before the next stressful market move. Routine, relatively infrequent reviews are commonly suggested, but no single schedule or threshold is universally correct.

6. Use cash flows before selling when practical

Direct new contributions toward underweight categories. Dividends, interest and withdrawals can also be directed in ways that move the portfolio toward its target. This may reduce the need to sell an overweight holding, although it will not always be enough to close a large gap.

7. Decide whether a partial adjustment is sufficient

You do not have to correct every percentage point in one transaction. A partial rebalance can reduce the largest deviation while limiting taxes, transaction costs or the operational burden of many trades. Record the remaining gap and the condition that would prompt the next review.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

8. Execute sales and purchases deliberately

If cash flows and partial adjustments are insufficient, sell overweight assets and buy underweight assets in the account where that action best fits your plan. Before submitting orders, check the expected transaction costs, the tax status of the account, the holding’s cost basis where relevant and any account-specific restrictions.

9. Document the decision

Save the date, account, target allocation, current weights, trades or cash-flow changes, expected tax and fee considerations, and the next review trigger. Documentation prevents a later market headline from changing the plan without a deliberate decision.

When should I rebalance my portfolio?

There are three practical frameworks. Each can be valid; the right choice depends on how much monitoring you can sustain, how much drift your plan permits and the costs of acting.

Trigger How it works Advantages Trade-offs
Calendar review Check on a stated recurring date, such as a periodic annual or semiannual review, and rebalance only if the portfolio still differs materially from target. Simple, predictable and less likely to produce constant reactions to headlines. A portfolio can drift between review dates; a fixed date does not guarantee that a trade is warranted.
Allocation threshold Act when a category moves beyond a pre-set percentage-point or proportional band from its target. Connects action to the size of the risk drift rather than to the calendar. Requires monitoring and a clearly defined threshold; frequent crossings can increase trading.
Combination Review on a calendar while acting only when a threshold is reached. Balances routine oversight with a limit on unnecessary trades. More rules to document and follow than a single trigger.

Neither the calendar nor the threshold is a market call. A trigger tells you when to compare the portfolio with the plan; it does not tell you whether prices will rise or fall next.

Ways to implement a rebalance

The method you choose affects transaction intensity, monitoring work, tax exposure and how quickly the portfolio returns toward target.

Method What you do Best use case Main considerations
Cash flows first Send new contributions, dividends or interest to underweight categories; direct withdrawals away from categories that are already underweight when feasible. Portfolios with regular contributions or distributions and modest drift. May not be enough to correct a large gap; requires consistent direction of cash flows.
Partial adjustment Use available cash flows and make only the trades needed to reduce the largest deviations. Investors seeking progress while limiting sales, costs or taxable gains. The portfolio may remain outside target until a later review.
Sell and buy Sell overweight holdings and purchase underweight holdings to restore the selected allocation. Large deviations or accounts where tax and transaction costs are limited. Can create fees and, in a taxable account, realized gains or losses; review cost basis and account rules first.
Withdrawal-based adjustment When taking money out, withdraw proportionally or preferentially from categories that are overweight, if consistent with the goal and account rules. Retirement or other portfolios already making planned distributions. Withdrawals may have tax, penalty, liquidity or income consequences that are separate from rebalancing.

These methods can be combined. For example, a contribution can reduce an underweight and a small sale can finish the adjustment. The appropriate choice depends on the account and your circumstances, not on a universal “best” technique.

Will rebalancing trigger taxes?

It can. The SEC specifically cautions that you should consider whether the method you choose will trigger transaction fees or tax consequences. Selling an investment in a taxable account may realize a gain or loss, and the amount and timing depend on the holding’s cost basis, the transaction and applicable tax rules. A purchase itself can also incur a transaction cost, depending on the account and investment.

Taxable accounts

Before selling, identify the lots or cost basis information available in the account and consider whether a smaller sale, new contributions or income distributions can reduce the amount that must be sold. Tax treatment depends on your jurisdiction and individual facts, so confirm the applicable rules rather than assuming that every rebalance has the same result.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Tax-advantaged accounts

Trading inside a tax-advantaged retirement account may be treated differently from selling in a taxable account, but withdrawals, distributions, penalties and account-specific rules still matter. A rebalance does not make a withdrawal permissible, and a distribution can affect taxes even when the underlying investment decision is sound.

Transaction costs and operational costs

Review commissions or other trading charges, bid-ask spreads where applicable, fund expenses and any account restrictions. A tiny drift may not justify a cost-heavy transaction. Conversely, ignoring a large deviation solely to avoid a small cost may leave the portfolio with materially different risk than intended.

For complicated retirement distributions, concentrated holdings, substantial unrealized gains or uncertain tax treatment, a qualified fiduciary professional or tax adviser can help evaluate the trade-offs. Professional guidance should be based on your complete circumstances rather than on the crash alone.

A 60% stock target that becomes 80%

Suppose a hypothetical investor selected a 60% stock allocation and the stock portion later grew to 80% of the portfolio. Returning toward 60% would require reducing the stock weight and adding to the other planned categories, subject to the investor’s chosen rule, costs and taxes. The example demonstrates how performance can change risk even when the investor never places a trade.

An 80/20 target that becomes 85/15

In another hypothetical example, a portfolio intended to be 80% stocks and 20% bonds shifts to 85% stocks and 15% bonds. A threshold rule might or might not call for action, depending on the band written into the plan. The key decision is whether the drift crosses that pre-set rule—not whether 85% stocks feels attractive or frightening in the news.

Crash-specific mistakes to avoid

  • Going all cash: Selling everything in response to fear changes the plan to a market-timing strategy and may leave you unable to follow the original allocation.
  • Buying aggressively without a target: A decline can make assets look cheaper, but an unscheduled purchase is not the same as rebalancing. Define the desired allocation and funding source first.
  • Changing the target repeatedly: Rewriting the allocation after each major move can lock in a cycle of selling after declines or buying after rallies.
  • Using one account’s percentages for the wrong goal: An emergency reserve, near-term spending account and retirement portfolio should not automatically share one risk target.
  • Ignoring taxes and costs: A mathematically perfect allocation can be impractical if achieving it creates avoidable fees or a tax bill that was not considered.
  • Checking constantly: Monitoring every price movement can turn a long-term discipline into a series of emotional decisions. A written calendar or threshold rule limits unnecessary intervention.
  • Assuming a target-date fund solves every personal need: Such funds are designed for fund managers to handle allocation and rebalancing, but their glide path, risk level, fees and treatment of your other accounts may not match your goals.

Is a target-date fund an alternative?

A target-date fund is one option for an investor who wants fund managers to handle asset allocation and rebalancing. The fund generally follows an investment path associated with a future date, but suitability depends on the fund’s strategy, fees, risk level, the date selected and the rest of your financial picture.

Before using one as a replacement for your own process, read its allocation policy and consider whether it accounts for assets held elsewhere, your actual spending date and your ability to tolerate losses. Moving into such a fund is itself a change in investment approach; it should not be treated as an automatic response to a crash.

When individualized help is worthwhile

General education may be enough for a straightforward, diversified account with a written target and uncomplicated cash flows. Individual advice can be useful when several factors interact, including:

  • large unrealized gains or losses in a taxable account;
  • multiple retirement accounts with different distribution rules;
  • planned withdrawals or retirement income that must continue during volatile markets;
  • concentrated employer stock or another holding that dominates the portfolio;
  • uncertain cost-basis records or tax reporting;
  • a major change in employment, debt, inheritance, health, spending needs or time horizon.

If you consult an adviser, ask how the recommendation accounts for taxes, fees, your complete household allocation and the reason for any target change. A qualified fiduciary professional can help distinguish a rebalancing decision from a broader financial-plan revision.

A concise post-crash checklist

  1. Locate the written target allocation and identify the purpose and time horizon of each account.
  2. Update balances and calculate current weights for the relevant asset categories.
  3. Compare each current weight with its target and identify the largest deviations.
  4. Decide whether your goal, time horizon, financial situation or risk tolerance has changed. If not, keep the target.
  5. Apply your calendar, threshold or combined trigger.
  6. Use contributions, dividends, interest or planned withdrawals to address underweights where practical.
  7. Estimate transaction costs, taxable consequences and cost-basis effects before selling.
  8. Choose a full or partial adjustment and place only the trades needed for the documented plan.
  9. Record what you changed and the next review date or threshold.

This process keeps a market crash in its proper role: a reason to check whether portfolio weights have drifted, not a reason to abandon a long-term strategy without examining the facts.
