Do not sell a small-cap mutual fund solely because its price fell. First calculate its new share of your total portfolio and compare that percentage with your written target and tolerance band. If your goals, time horizon and risk capacity are unchanged, rebalance only when the allocation has drifted beyond your rule—preferably by directing new money and distributions to underweight assets before selling. In a taxable account, review cost basis, capital-gains distributions, fees and the resulting tax bill before placing a trade.
What a falling small-cap fund does—and does not—tell you
A decline in a small-cap fund changes the fund’s value, but it does not by itself answer whether you should sell. Rebalancing is a portfolio-maintenance decision: you restore the mix you selected for your goals rather than predicting which asset class will rise next.

The U.S. Securities and Exchange Commission’s Investor.gov describes rebalancing as “bringing your portfolio back to your original asset allocation mix.” That definition matters after a sharp move. Your small-cap holding may now be a smaller percentage of the portfolio even though you still own the same number of shares. The relevant question is the new weight relative to your plan, not the headline loss.
A small-cap fund generally holds companies with smaller market capitalizations than large-cap funds and can be more volatile. That higher volatility may be intentional: the fund could provide diversification or long-term growth potential within the stock portion of your plan. A lower price alone does not establish that the mandate, diversification, expenses or risk level is unsuitable.

“By cutting back on the current ‘winners’ and adding more of the current so-called ‘losers,’ rebalancing forces you to buy low and sell high.”
This is not a promise that a recent loser will rebound. It is a rule for keeping your portfolio’s risk close to the level you deliberately chose.
Measure the drift before deciding anything
Calculate the small-cap percentage
Use current market values, not what you originally paid:
Small-cap weight = current small-cap fund value ÷ current total portfolio value
Include every account that is part of the plan you are reviewing, or clearly define the account boundary if you manage accounts separately. Add stocks, bonds and cash so you can see the complete allocation. If a single fund is only one sleeve of a broader stock allocation, measure both the sleeve and the larger category.
Compare current, target and tolerance
| Item | What to record | Why it matters |
|---|---|---|
| Current value | Today’s value of the small-cap fund and each other holding | Shows the allocation after the fall |
| Current weight | Each holding or asset category as a percentage of the portfolio | Reveals whether the decline created an underweight or merely reduced volatility |
| Written target | Your intended percentage for small-cap, other stocks, bonds and cash | Provides the destination for a rebalance |
| Tolerance band | The amount of drift you permit before acting | Prevents a trade after every normal market move |
| Dollar gap | Target value minus current value | Estimates how much must move if you rebalance completely |
For an illustrative plan with a 10% small-cap target, a portfolio value of $100,000 would imply a $10,000 target position. If the fund is now worth $8,500, the sleeve is 8.5% and is $1,500 below target. Whether that gap requires a trade depends on the tolerance band and your implementation costs. The figures are an example of the calculation, not a recommended allocation.
Look at the whole mix, not just one fund
A small-cap decline can occur while another stock holding rises, leaving your overall stock percentage unchanged. Conversely, a fall across equities can leave stocks underweight relative to bonds and cash. Record the percentages for the total portfolio’s stock, bond and cash categories before choosing a transaction. Rebalancing the small-cap sleeve without checking those totals can accidentally increase or decrease your overall risk.

- Time horizon: Is the money still intended for the same date? A shorter horizon can justify less equity exposure.
- Goal: Has the purpose, required amount or withdrawal schedule changed?
- Emergency reserve: Do you have sufficient readily available cash for near-term needs, so you are not forced to sell a volatile fund at an inconvenient time?
- Risk tolerance: Can you continue to hold a volatile allocation through another decline without abandoning the plan?
- Risk capacity: Would a large loss impair your ability to meet the goal, even if you are emotionally comfortable with volatility?
If the answers are materially different, changing the strategic allocation may be appropriate. That is a planning decision, not a verdict on the fund based on one recent return. Write the new target before trading so the change is deliberate and repeatable.
Check what job the small-cap fund is supposed to perform
Review the fund’s current prospectus, shareholder materials and account information. The objective is to determine whether the holding still performs the role you assigned it.
Mandate and diversification
Confirm whether the fund still invests in the type of companies and geographic market you intended. Look for concentration in industries, individual holdings or a narrow style. A broad small-cap fund and a specialized small-cap fund can have very different portfolio behavior.
Overlap with other holdings
Compare the fund’s largest positions and investment style with your other equity funds. Two funds with different names may own many of the same companies. If overlap has made your portfolio more concentrated than planned, that is a diversification issue; the price drop is only the event that prompted the review.
Expenses and turnover
Check the stated expense ratio and portfolio turnover, and understand how those costs affect long-term returns. Do not infer that a cheaper fund is automatically better or that a recent decline proves poor management. Evaluate expenses alongside mandate, diversification, tax characteristics and how the fund fits your overall plan.
Risk budget
Decide how much volatility the small-cap sleeve is allowed to contribute. If its position is within the approved risk budget and the fund still meets its mandate, a decline may require no change. If the sleeve now creates more risk than your plan allows, reduce exposure according to your written rule rather than reacting to the loss emotionally.
Choose the least costly way to restore the mix
The best method depends on the size of the drift, account type, taxes, fees and how quickly you need the allocation corrected. Compare the available approaches before selling.
Recommended Free Tools
| Method | Allocation impact | Tax and cost considerations | When it fits |
|---|---|---|---|
| Redirect new contributions | Gradually adds to underweight assets without increasing an overweight holding | Usually avoids selling; still check account fees and fund purchase rules | The drift is modest and ongoing contributions are large enough to correct it |
| Redirect dividends or interest | Uses incoming cash to buy underweight categories | May limit sales; distributions can still have tax consequences in a taxable account | You receive regular cash flows and want a low-turnover adjustment |
| Partial sale and purchase | Restores the target more quickly | Can realize gains or losses, trigger taxes, incur transaction fees and interact with upcoming fund distributions | The drift is material or cash flows will not correct it in a reasonable period |
| Change the strategic target | Creates a new long-term mix rather than returning to the old one | May require multiple trades; tax effects depend on what you sell and where it is held | Your goals, horizon or risk tolerance have changed |
| Professional review | Can coordinate several accounts and competing objectives | Adviser fees add cost; verify credentials and the scope of advice | The portfolio is concentrated, taxable gains are large or you cannot set a suitable target |
Start with new money when practical. Directing contributions, dividends or interest to underweight categories can reduce the need for taxable sales while still moving the portfolio toward its target. If the drift remains outside your band, a partial sale of an overweight holding followed by purchases of underweight assets is the faster correction.

Tax and account checks before you sell
Taxable brokerage accounts
Obtain the tax basis and holding period for the specific shares you might sell. Estimate the realized gain or loss, and ask whether the fund has announced a capital-gains distribution. Vanguard explains that a mutual fund can distribute capital gains to shareholders who did not sell their shares; in a taxable account, that distribution can create a tax liability. A sale and a fund distribution are separate events, so check both.
Review the fund’s transaction costs, any account-level commissions or short-term redemption charges, and the timing of the trade. A small allocation correction may not justify a large tax bill or fee. The Internal Revenue Service provides the governing rules for mutual-fund basis, gains, losses and distributions; verify the rules that apply to your jurisdiction and filing situation before acting.
Tax-advantaged retirement accounts
Transactions inside a retirement account may have different immediate tax treatment from sales in a taxable account, but the account’s withdrawal rules and investment choices still matter. Do not assume that a trade is costless: check plan restrictions, fund-exchange fees and whether the replacement investment is available. A similar allocation change may be possible without an immediate taxable sale, but confirm the treatment for your specific account.
Get advice when the tax picture is complex
Consider a qualified tax adviser or financial professional if you have large unrealized gains, multiple tax lots, inherited shares, concentrated positions or uncertainty about distributions. SEC guidance specifically recommends considering tax consequences and transaction fees and consulting a financial professional or tax adviser when appropriate.
Step-by-step rebalancing procedure
- List the holdings and values. Record the current value of every mutual fund, stock, bond position and cash balance included in the plan.
- Calculate percentages. Divide each value by the total portfolio value. Record the small-cap sleeve, total stocks, bonds and cash.
- Compare with the written target and band. Mark each category as within range, underweight or overweight. Do not create a new target merely because the small-cap fund recently fell.
- Recheck personal circumstances. Confirm the goal, time horizon, emergency-reserve needs, risk tolerance and risk capacity. If one has changed, pause and revise the plan before implementing a trade.
- Review the fund. Confirm its mandate, diversification, overlap, expenses, turnover and role in your risk budget.
- Check cash flows. Note upcoming contributions, dividends, interest and scheduled distributions. Determine whether directing those flows can correct the drift.
- Estimate implementation costs. For any sale, review tax basis, holding period, realized gain or loss, expected fund distributions, redemption charges and other transaction fees.
- Execute the smallest effective adjustment. Redirect new money first when the correction is modest. If a sale is necessary, sell only enough of an overweight position to fund purchases of the underweight categories.
- Verify the completed allocation. After trades settle and distributions are posted, recalculate the percentages. Record the date, target mix, action taken and reason.
- Set the next review. Use an annual or six-month review, or act when a preset percentage band is breached. Choose the interval and band in advance rather than changing them after a market move.
Worked example: correcting a small-cap underweight without a large sale
Assume an investor’s written target is 10% small-cap, 50% other stocks, 35% bonds and 5% cash. After a small-cap decline, the $100,000 portfolio is 8.5% small-cap, while the other categories together have changed in value. The investor first calculates the actual percentages for all four categories and checks whether 8.5% is outside the plan’s tolerance band.
If the band permits the drift, the investor can leave the holdings alone and direct the next contributions and cash distributions to the small-cap fund until the allocation moves back toward target. This approach avoids selling and may reduce tax costs, but it works only if the cash flows are sufficient and the investor still accepts the fund’s volatility.
If the band is breached and there is no meaningful incoming cash, the investor can identify an overweight category—perhaps another stock fund or cash—and sell only the amount needed to purchase the underweight assets. In a taxable account, the investor compares tax lots and estimated gains before selecting shares. The objective is to restore the planned mix, not to make a larger bet on small-cap stocks.

Create a rule you can follow in calm and volatile markets
Frequent performance-driven changes can turn a maintenance process into market timing. Vanguard’s portfolio-management education puts the principle this way: “Rebalancing isn’t about market-timing; it’s about sticking to Vanguard’s principles for investing success and creating a strategy to stay in sync with your long-term goals.”
Choose one review method and document it:
- Calendar review: Check the portfolio every six or 12 months on a selected date. Trade only if a category is outside the written band.
- Percentage-band review: Check periodically and act when a category moves beyond its preset range. The band should reflect your plan, account costs and tax situation; there is no universally correct trigger supplied by the available guidance.
- Cash-flow review: At each contribution or distribution, direct money to the most underweight category, then perform a fuller allocation check on the calendar schedule.
Record the target, tolerance, review date, account type and reason for each action. A written rule helps distinguish a planned rebalance from an emotional response to a news headline or a single fund’s return.
Common mistakes and how to correct them
Selling solely because the fund fell
Problem: A loss is treated as proof that the holding should be abandoned.
Correction: Measure the new portfolio weight, revisit the fund’s role and check whether the target and risk capacity changed. Sell only under the plan’s decision rule.
Rebalancing one sleeve while ignoring the total portfolio
Problem: Buying small-cap shares restores one percentage but leaves total stocks far above or below target.
Correction: Calculate stocks, bonds and cash together before selecting the transaction.
Creating a new allocation during a stressful market
Problem: A temporary decline becomes a permanent change in strategy without reviewing goals.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsCorrection: Write down the personal factor that changed. If none changed, use the existing target and band.

Ignoring taxes and distributions
Problem: A seemingly small sale produces an unexpected gain or a fund distribution creates taxable income.
Correction: Check basis, holding period, announced distributions and fees before selling, and verify the applicable IRS rules or obtain tax advice.
Using sales when cash flows would work
Problem: The investor realizes gains even though regular contributions could restore the allocation.

When a professional review is worthwhile
Independent help can be useful when the portfolio spans several accounts, contains large taxable gains, has substantial overlap or concentration, or supports a complicated withdrawal plan. A professional can help coordinate asset location, tax lots and a realistic risk budget, but the investor should still understand the target and the reason for each recommendation. Ask what services are provided, how fees are charged and whether the adviser is acting within the scope you need.
