How to Rebalance an Indian Equity Portfolio After a Market Sell-Off

By TheFinanceBase Team 10 min read

Rebalance to your written asset-allocation target, not to the day’s headlines. After a sell-off, first measure what your portfolio now contains, compare it with the mix required for your goals and risk capacity, and then close only the gaps that matter. Use new savings and maturing investments before selling where practical, stage trades if a single transaction would be difficult to tolerate, and calculate tax, exit loads, spreads and liquidity before placing orders.

Rebalancing controls how much risk you are taking relative to a plan; it does not predict whether the market will fall further or rebound. The right action could be buying more equity, holding steady, or reducing an exposure that was already too concentrated.

What rebalancing means after a sell-off

Rebalancing is the process of returning a portfolio to a target mix of asset classes and investments. A target might allocate 60% to equity, 30% to debt and 10% to cash or gold, with additional limits such as no more than 5% in one company or 20% in one sector. SEBI Investor describes asset allocation as deciding how to distribute capital across asset classes and says diversification reduces the impact of poor performance in any single investment.

A fall in share prices changes weights even when you do nothing. If equity falls faster than debt, an intended 60% equity allocation may become 50%. If one company or sector falls less than the rest, it can become an even larger share of the remaining equity. Therefore, “buying the dip” is not automatically rebalancing: a purchase is justified only when it moves the portfolio toward a suitable target without exceeding your ability to bear losses.

Your target should reflect financial goals, risk tolerance, time horizon and market outlook. Risk tolerance is your emotional ability to withstand volatility; risk capacity is your financial ability to absorb a loss without jeopardising essential goals. A household with a payment due in two years may have low risk capacity even if its investor is comfortable with market swings.

Audit the portfolio before making a trade

Use current market values, not the amounts originally invested. Include every demat account, mutual-fund folio, exchange-traded fund, employee share plan and material cash balance. Record the date, cost, quantity, current value, tax holding period and any lock-in or exit-load condition.

Build an asset-allocation table

Bucket Current value Current weight Target weight Drift Action to target
Indian equity Calculate from latest values Current value ÷ total portfolio Your written target Current minus target Buy or sell only if permitted by your rule
Debt and fixed income Include deposits, bonds and debt funds Current value ÷ total portfolio Your written target Current minus target Direct new money or adjust holdings
Cash Bank and liquid balances reserved for the portfolio Current value ÷ total portfolio Emergency and near-term needs first Current minus target Do not invest money needed soon
Gold and other assets Use current realizable value Current value ÷ total portfolio Your written target Current minus target Review liquidity and purpose

For each sleeve, calculate the rupee trade required: target value − current value. A positive number indicates a purchase; a negative number indicates a reduction. Round for minimum order sizes, brokerage and the practical limits of the product.

Inspect concentration and overlap

  • Company: Add direct shares and the look-through value held through funds. A 4% direct holding plus 3% through several funds is a 7% economic exposure.
  • Sector: Classify banks, information technology, pharmaceuticals, energy and other industries consistently. Several funds with different names may still make the same sector bet.
  • Market capitalisation: Separate large-, mid- and small-cap exposure. A small-cap fund can overlap with direct small-cap shares even when the labels differ.
  • Issuer and credit: For debt products, check exposure to one borrower, group or lower-rated security.
  • Fund overlap: Compare the largest holdings, not only scheme categories. Two “diversified” funds can own many of the same companies.
  • Liquidity: Note bid-ask spreads, trading volume, redemption gates, lock-ins and settlement timing.

A sell-off can leave an equity sleeve below target, but it can also reveal that the portfolio was too concentrated before the fall. The concentration test determines whether adding to the market broadens exposure or merely doubles down on the same risk.

Set a target and a written rebalancing rule

Write the target before deciding what to buy. Express it in percentages and, where useful, add maximum limits. For example, an investor might use 60% equity, 30% high-quality debt and 10% cash or gold; within equity, a broad-market core could have a 5% maximum for any single company and a 20% maximum for any sector. These figures are examples, not a universal allocation.

Choose a drift band

A drift band prevents constant trading. You could review annually and act when an asset class is more than five percentage points from target, or when it is 25% above or below its target weight, whichever rule you can apply consistently. Use the same measurement method each time and document exceptions for taxes, liquidity or a near-term goal.

Also define a review trigger: a material breach of a company or sector limit, a change in a goal or liability, a loss of employment income, or a major change in risk capacity. A mutual-fund scheme’s regulatory deadline is not your personal timing signal. SEBI’s 2025 regulatory material generally gives passive scheme breaches up to 30 business days to be corrected under the applicable framework; that deadline concerns scheme compliance, not a recommendation that an individual investor should wait or trade.

Separate strategic and tactical decisions

Strategic rebalancing restores the chosen long-term mix. A tactical change is a deliberate alteration of that mix because your goals, risk capacity or investment thesis changed. Do not call a market prediction a rebalance. If you want a temporary equity underweight or overweight, record the reason, permitted range and date on which it will be reviewed.

Choose how to close the gap

Use cash flows first

Direct new salary savings, dividends, interest, bonuses and maturing fixed-income proceeds to the underweight sleeve. This can restore weights without realising gains, paying an exit load or widening a taxable sale. It is slower when the drift is large, so set a deadline and check whether the portfolio remains materially outside its band.

Sell and buy in one plan

When a sale is necessary, reduce the most concentrated, unsuitable or redundant exposure first. Then buy the underweight asset using a diversified implementation that fits the target. Compare the tax bill and transaction costs with the risk of leaving the portfolio off target. In a taxable account, a trade that appears small by percentage can create a large rupee gain.

Stage the transactions

Staging can help an investor who cannot tolerate one large trade. Divide the intended adjustment into scheduled tranches, such as monthly or quarterly purchases, while continuing to direct cash flows to the gap. Staging reduces the stress of choosing one day, but it also leaves the portfolio away from target for longer and may miss a rebound. Specify the number of tranches and completion date in advance rather than improvising after each market move.

Taxes and transaction costs in India

Tax is a constraint, not a reason to keep an unsuitable risk exposure indefinitely. Before selling, calculate the gain or loss lot by lot and confirm the product’s tax treatment, holding period, securities transaction tax (STT) status and applicable documents.

Situation General rule stated by the Income Tax Department What to verify
Short-term gain on STT-paid listed equity or equity-oriented mutual-fund units transferred on or after 23 July 2024 20% under section 111A STT eligibility, residency, holding period, losses, surcharge and cess
Long-term gain on qualifying listed equity or equity-oriented fund transfers on or after 23 July 2024 12.5% under section 112A on aggregate gains above ₹1.25 lakh Whether the gain qualifies, the annual threshold, losses, surcharge and cess
Holding period for listed equity and equity-oriented funds Generally 12 months for long-term classification Acquisition and transfer dates, corporate actions and lot records

The rates and threshold above are general rules for the stated transfer dates, not a calculation of your final tax liability. Residency, STT eligibility, realised losses, brought-forward losses, surcharge, cess and other income can change the result. Confirm the current law and obtain tax advice when the amount is material.

Other costs to model

  • Exit load: Check the scheme document and the purchase date for each mutual-fund lot.
  • Brokerage and statutory charges: Include brokerage, exchange charges, GST, stamp duty and securities transaction tax where applicable.
  • Spread and impact: Thinly traded shares and ETFs can cost more through the bid-ask spread than their posted fee suggests.
  • Redemption timing: Mutual-fund NAV cut-offs, settlement cycles and bank-credit timing affect when the portfolio actually changes.
  • Loss harvesting: A realised loss may offset eligible gains under tax rules, but check set-off and carry-forward conditions before trading solely for that purpose.

Implement equity exposure without creating a new concentration

Broad index exposure

A broad index fund or ETF can restore market exposure with fewer single-company decisions. Check tracking difference, expense ratio, assets, liquidity, bid-ask spread, replication method and how easily you can transact. An index is diversified relative to one share, but it still carries equity and market risk.

Diversified active funds

A diversified equity fund can provide professional security selection and spread holdings across companies. Read the scheme’s mandate, portfolio concentration, turnover, riskometer, expense ratio and exit-load schedule. Compare holdings across all funds to avoid paying for several products that own the same names.

Hybrid funds and fixed income

SEBI describes balanced or hybrid funds as combining equity and fixed income. They can simplify a two-sleeve allocation, but the equity percentage, duration, credit quality, taxation and rebalancing method differ by scheme. AMFI notes that mutual-fund NAVs remain exposed to market, interest-rate, currency, policy, tax, liquidity and political or economic risks. “Hybrid” does not mean capital guaranteed.

Direct stocks

Keep a direct-stock position only when you can monitor the business, valuation, governance, debt and position size. Use a maximum weight and a written sell rule. Rebalancing is not an excuse to average down an investment whose business thesis has deteriorated; nor should a temporary price fall alone be treated as proof that the thesis is broken.

Should you switch from small-cap to large-cap?

There is no automatic post-crash switch. Decide from the target market-cap mix, time horizon and risk capacity. Small-cap shares can be more volatile, less liquid and more sensitive to financing conditions; large-cap shares may be more established but can still suffer substantial losses and valuation risk.

Switching solely because small-caps recently fell can crystallise losses and create a new timing bet. A switch is more defensible when your written policy sets a lower small-cap limit, your goal is nearer, liquidity needs have increased, or the portfolio’s small-cap exposure exceeds its permitted band. If the issue is concentration, replacing several small-cap names with one large-cap name may not solve it; a broad diversified vehicle may be more appropriate.

Worked example: deciding what to do

Suppose a portfolio worth ₹20 lakh has a target of 60% equity, 30% debt and 10% cash or gold. After a sell-off, its current values are ₹10.4 lakh equity, ₹7 lakh debt and ₹2.6 lakh cash or gold. The weights are 52%, 35% and 13%, so equity is eight percentage points below target and debt is five points above.

Bucket Current value Target value at ₹20 lakh Difference
Equity ₹10.4 lakh ₹12 lakh Buy ₹1.6 lakh, subject to concentration, tax and liquidity checks
Debt ₹7 lakh ₹6 lakh Reduce ₹1 lakh or redirect future debt cash flows
Cash or gold ₹2.6 lakh ₹2 lakh Reduce ₹0.6 lakh only if it is not needed for emergencies or near-term spending

The investor should next inspect whether the equity decline came from a broad fall or from an already oversized sector. If the debt and cash are liquid and tax-efficient to use, a ₹1.6 lakh staged purchase could restore the target. If selling debt creates a penalty or the cash is earmarked for a liability, directing new savings to equity may be safer. The arithmetic identifies the gap; circumstances determine the execution.

A practical execution checklist

  1. List every holding, account and cash reserve at current market value.
  2. Calculate asset-class, market-cap, sector and company weights, including fund look-through overlap.
  3. Write or confirm targets, maximum concentrations, drift bands and review dates.
  4. Identify money required for emergencies, taxes, education, housing or other near-term liabilities and keep it out of risky assets.
  5. Mark each potential sale as short- or long-term, estimate gains or losses and check section 111A or 112A relevance.
  6. Read the actual scheme or security documents for exit loads, liquidity, spreads, settlement and restrictions.
  7. Use new contributions and maturing proceeds first where they can close the gap within your deadline.
  8. Choose a diversified implementation for purchases and avoid adding to a breached concentration limit.
  9. If staging, record each tranche, amount, date and completion condition.
  10. Save contract notes, capital-gains statements and the updated allocation table.

Common mistakes after a crash

  • Chasing the largest fall: A lower price does not establish value or suitability.
  • Changing the target every week: This converts a long-term plan into headline-driven trading.
  • Ignoring overlap: Several funds can reproduce the same company and sector exposure.
  • Using emergency money: A forced sale during another decline can permanently damage a goal.
  • Forgetting tax lots: Selling an older profitable lot may create a larger liability than expected.
  • Assuming a hybrid fund is safe: Its equity, duration, credit and liquidity risks still require review.
  • Waiting indefinitely for certainty: A written band and deadline are more reliable than trying to identify the exact bottom.
  • Following a scheme deadline: A regulatory correction window for a fund is not a personal portfolio instruction.

When regulated advice is worthwhile

SEBI says investors may consult a SEBI-registered investment adviser for securities-market needs and should use regulated products. Seek that help when holdings are complex, tax consequences are material, liabilities are close, several family accounts must be coordinated, or you cannot determine your risk capacity. Ask for the adviser’s registration details, scope of service, compensation, conflicts and the assumptions behind the proposed target.

Self-directed rebalancing is reasonable when the portfolio is simple, the target is documented, taxes and costs are understood, and you can follow the rule without reacting to each market move. In either case, the objective is disciplined exposure management rather than a promise of superior returns.
