You can rebalance without liquidating your portfolio by directing new contributions, dividends, interest and withdrawals toward underweight asset classes, then selling only enough of overweight holdings to control a material risk drift. The right mix depends on your target allocation, account type, taxes, trading costs and how quickly you need to return to target.
What gradual rebalancing actually does
Rebalancing restores the mix of stocks, bonds, cash and other assets you selected for your goals. Market performance changes those percentages over time: a strong stock market can leave stocks above target, while a bond rally or stock decline can make bonds relatively heavier. A life change can also make the original mix inappropriate.

The purpose is risk control and alignment with your plan, not a promise of higher returns. Vanguard describes rebalancing as staying in sync with long-term goals rather than timing the market. A portfolio that was reasonable 20 years before a goal may be too aggressive when only five years remain, so confirm the target before changing holdings.

Three ways to rebalance
Investor.gov identifies three basic methods. You can combine them across accounts and over several contribution cycles.
| Method | How it works | Typical speed | Main consideration |
|---|---|---|---|
| Sell and buy | Sell part of an overweight category and purchase an underweight category. | Immediate | A taxable sale can create a capital gain or loss and may incur trading costs. |
| Buy underweight investments | Put new cash into the category that is below target without selling existing positions. | Depends on contribution size | Works best when you have substantial new money available. |
| Change ongoing contributions | Redirect payroll, IRA, 401(k), or other recurring contributions toward underweight categories. | Usually gradual | Your portfolio can remain outside target while contributions accumulate. |
Cash-flow tactics extend the second and third methods. Send dividends and interest to underweight categories. When withdrawing, take money first from overweight categories. Fidelity notes that new contributions can restore target allocations without selling positions.
Step 1: Write down the target before touching an account
Record a percentage target for each asset class, such as 70% stocks and 30% bonds, or a more detailed split among domestic stocks, international stocks, investment-grade bonds and cash. Include the acceptable range if your policy uses one. Do not calculate trades from a target that no longer fits your time horizon, emergency-reserve needs, tax situation or tolerance for losses.
Recommended Free Tools
- State the purpose of the money and the date you expect to use it.
- Separate long-term investments from cash needed for near-term spending.
- Decide whether the target applies to the entire household or to each account.
- Write down whether cash is a strategic allocation or simply awaiting investment.
A target-date fund or managed portfolio may already contain an internal allocation and rebalancing process. If you use one, avoid independently trading its underlying funds unless you understand how the changes interact.
Step 2: Measure drift across the household
List every account: taxable brokerage, 401(k), traditional IRA, Roth IRA, health savings account and any other investment account. Classify holdings by economic exposure rather than by account label. A stock fund in one account and a stock fund in another both count toward the household stock percentage.
Calculate each category’s current percentage by dividing its market value by the value of the full portfolio. Compare that result with the written target before deciding what to trade. Fidelity recommends this comparison as the starting point for a rebalance.

For example, a $100,000 portfolio intended to be 70% stocks and 30% bonds might become $80,000 of stocks and $20,000 of bonds after stocks outperform. The portfolio is now 80% stocks and 20% bonds. That 10-percentage-point stock drift may represent a meaningful increase in risk even though no individual fund changed its stated objective.

Step 3: Use buy-only cash flows first
Direct new money to the underweight category before selling. Change the investment elections for payroll contributions, automatic brokerage deposits, IRA contributions and employer-plan deferrals. Allocate dividends and interest to the same category instead of allowing them to increase an already overweight holding.
This approach avoids realizing gains in a taxable account and reduces the number of trades. Keep a record of the new percentages after each contribution; a small deposit may not move the allocation enough to matter, while a bonus or annual contribution may close most of the gap.
Worked contribution example
Suppose the portfolio is $80,000 in stocks and $20,000 in bonds, but the target is 70/30. If you add $10,000 entirely to bonds, the account becomes $80,000 stocks and $30,000 bonds, or about 72.7% stocks and 27.3% bonds. The drift is smaller, but the portfolio is not yet exactly at target.
To reach 70% stocks using bonds only, solve for the additional bond contribution: $80,000 divided by the final total must equal 70%. The required bond contribution is about $14,286, producing a $114,286 portfolio with approximately $80,000 stocks and $34,286 bonds. In practice, you can stop inside your chosen tolerance band rather than chase a mathematically exact percentage.

Step 4: Put necessary trades in tax-advantaged accounts when possible
Within a 401(k), traditional IRA, Roth IRA, HSA or similar tax-advantaged account, exchanging one investment for another generally does not create a current capital-gains tax consequence. Fidelity distinguishes these trades from profitable sales in taxable brokerage accounts, where gains are generally reportable.

If your household allocation is too stock-heavy, first examine whether an underweight bond position can be purchased inside a retirement account using existing cash or an exchange. You may be able to change the location of assets without changing the household exposure or selling appreciated taxable lots.
Account location is not just a tax issue. A tax-deferred account, tax-free account and taxable account have different withdrawal rules, flexibility and future tax effects. Keep enough accessible cash and avoid moving an investment solely for tax reasons if doing so creates an unsuitable concentration or violates an employer-plan restriction.
Step 5: Partially rebalance taxable holdings when drift is material
When contributions and account exchanges cannot correct the risk, sell only the portion required to move back inside your range. Vanguard recommends concentrating on extremely overweight or underweight categories and considering lots with a higher cost basis to reduce realized gains and transaction costs.
Review each taxable lot before submitting an order:
- Purchase date and holding period, because short-term and long-term gains can be taxed differently.
- Cost basis and unrealized gain or loss.
- Whether selling would realize a loss that could be harvested.
- Bid-ask spread, commission or fund redemption fee.
- Whether the replacement investment creates an unintended concentration.
Do not assume that “never sell” is automatically safer. If an overweight asset has materially increased the portfolio’s downside exposure, the tax cost of a measured sale may be lower than the financial consequence of remaining overexposed. The decision should compare the immediate tax bill with the size and persistence of the risk drift.
Tax-loss harvesting during a rebalance
A taxable position below its cost basis can sometimes be sold to realize a loss while you move to a different investment with a similar role. Schwab explains that tax-loss harvesting uses the realized loss to offset gains and reinvests in a different security, subject to wash-sale rules.

Wash-sale rules can disallow a loss when you buy the same or a substantially identical security within the restricted period. The rule can also be triggered by purchases in another account or by an automatic dividend reinvestment. Coordinate transactions across the household, keep records and obtain tax advice if the replacement’s similarity is unclear. Tax-loss harvesting is not a guaranteed saving: the value depends on your gains, income, applicable tax rates and future transactions.
Quick wins for a faster PC:
Fix the driver behind crashes, sound loss and screen glitchesFind Drivers →Repair Windows errors before they cause bigger problemsFix Now →Step 6: Coordinate withdrawals instead of selling randomly
If you are taking money out, begin with an overweight category when practical. That withdrawal reduces the overweight without requiring a separate purchase in the underweight category. Vanguard also notes that required minimum distributions can be reinvested into an underweight class in a taxable account when the distribution is not needed for spending.
Withdrawal rules may limit the choice. Retirement-account distributions, required minimum distributions, tax withholding and account-specific restrictions can affect which asset you can sell and when. Plan the withdrawal and rebalance together rather than taking cash from whichever holding appears first on the account screen.
Step 7: Choose a review rule you can follow
A written rule prevents emotion-driven decisions. Vanguard describes an annual review as suitable for many investors. Fidelity and Vanguard both use five percentage points as an example threshold, not a universal requirement. A hybrid rule can combine an annual review with action whenever a category moves beyond a specified band.
| Rule | How to apply it | Strength | Trade-off |
|---|---|---|---|
| Calendar | Review and rebalance on a set date, such as once each year. | Simple and predictable. | A large drift can persist until the review date. |
| Threshold | Act when a category moves a defined number of percentage points from target. | Responds to meaningful drift. | Requires periodic monitoring and a clear calculation method. |
| Hybrid | Review annually and act sooner when a threshold is crossed. | Balances discipline and risk control. | Needs written rules for both the date and the trigger. |
Do not turn the rule into monthly market timing. Excessive trading can add costs and encourage reactive decisions. Check the household allocation at the interval your plan requires, then act only when the documented rule says to act.
How to decide whether gradual rebalancing is enough
Use contributions only when the drift is modest
Buy-only rebalancing is most practical when new savings are large relative to the gap, the underweight category is not exposing you to unacceptable risk, and taxable gains would be expensive. You can direct several paychecks or annual contributions to the underweight holding and reassess.

Add a partial sale when the drift is large
A material allocation gap, a major change in your goal date or a sharp increase in portfolio volatility can justify faster action. Sell the smallest amount that returns the portfolio to your acceptable range, preferably in an account or tax lot with lower tax friction.
Change the target when your life changes
If the goal, time horizon, income stability or need for liquidity changes, do not force the old allocation back into place. Rebalancing to an outdated target can preserve the wrong risk level. Revisit the investment policy first, then implement the new target gradually or immediately according to the risk involved.
Common mistakes and fixes
- Checking one account only: combine household exposures before calculating drift.
- Confusing a fund name with an asset class: inspect the underlying holdings and overlap.
- Ignoring cash: decide whether cash counts toward the target or is reserved for spending.
- Using a five-point trigger as a law: it is an example, not a mandatory threshold.
- Chasing recent winners: rebalance to the written plan instead of changing the plan after a rally.
- Forgetting automatic purchases: pause or redirect dividend reinvestment when harvesting a loss or correcting drift.
- Overlooking fees and spreads: compare the trade cost with the risk reduction before ordering.
- Making a tax decision without basis data: review specific lots and holding periods first.
- Leaving the portfolio off target indefinitely: contributions reduce taxes but may leave risk elevated for years.
A practical implementation checklist
- Write the target percentages, acceptable ranges, goal date and liquidity needs.
- List all household investment accounts and classify every holding by asset exposure.
- Calculate current percentages and identify overweight and underweight categories.
- Redirect new contributions, dividends and interest to the underweight categories.
- Check whether an exchange inside a tax-advantaged account can correct the allocation.
- For taxable positions, compare each lot’s basis, holding period, gain or loss and trading cost.
- Sell only enough of an overweight category to return inside the written range when risk justifies it.
- Coordinate withdrawals and required distributions with the same allocation plan.
- Document the date, percentages, trades, tax lots and next review trigger.
When professional help or automation makes sense
Manual rebalancing requires accurate holdings data and the discipline to follow the rule during volatile markets. A target-date fund, robo-advisor or portfolio professional can automate allocation checks and trades, but automation does not remove tax, fee or suitability decisions. Verify what the service rebalances, how it treats taxable gains, whether it coordinates accounts and what discretion you retain.
Consider a qualified financial or tax professional when you have multiple account types, concentrated employer stock, large embedded gains, complex capital-loss carryforwards, required distributions or a near-term goal. Tax treatment depends on account type, holding period, income, state and current law; a general rule cannot calculate your personal bill.
Bottom line
Start with the target, measure the entire household, and use buy-only cash flows before selling. Redirect contributions and income, use tax-advantaged accounts for necessary exchanges, and make partial taxable sales only when the remaining drift creates more risk than the tax and transaction cost is worth. Review on a written annual, threshold or hybrid schedule so gradual rebalancing remains a risk-management process rather than a series of emotional trades.
