How to Rebalance a Portfolio When Several Holdings Have Underperformed

Do not sell a holding just because its recent return is negative. Rebalance by comparing your current portfolio with a target allocation built for your goals, time horizon and risk tolerance. Then direct new money to underweight areas, trim positions that are too large or no longer fit, and make only the trades needed to restore the intended risk mix. A rebalance is a risk-control decision, not a prediction that a recent loser will recover.

What rebalancing is—and what it is not

The U.S. Securities and Exchange Commission’s Investor.gov defines rebalancing as “bringing your portfolio back to your original asset allocation mix.” In practice, that means restoring the percentages you chose for stocks, bonds, cash and any other strategic categories after market movements or contributions have changed them.

Several underperforming holdings can make the decision feel urgent, but performance alone does not determine the right action. A diversified stock fund may be down while still serving its intended role. A single company may be down because its business prospects deteriorated, because it duplicates another position, or because the position has become too risky for your circumstances. Those are different problems and require different responses.

Rebalancing also does not guarantee a higher return. It can cause you to sell an asset that later rises or buy one that continues to fall. Its purpose is to keep the portfolio’s risk and diversification aligned with the plan you can realistically maintain.

1. Reconfirm the target before touching a losing position

Write the allocation you are trying to maintain before looking for trades. Include the percentage for each major asset class and any limits that matter to you, such as a maximum weight for one company, sector or country.

Set targets around your circumstances

Your target should reflect the goal being funded, the date when you will need the money, your ability to withstand losses and your willingness to stay invested during a downturn. A long-term retirement account may support a larger stock allocation than a near-term house deposit. If your time horizon, income stability, emergency reserves or risk tolerance has changed, revisit the plan first; do not disguise a permanent change as a temporary rebalance.

Define boundaries, not just a midpoint

Many investors use a permissible range around each target. For example, a 60% stock target might have a 5-percentage-point band, meaning action is considered when stocks fall below 55% or rise above 65%. The band is a policy choice, not a universal standard. Narrow bands require more monitoring and trading; wide bands allow more drift but may leave the portfolio materially different from the intended risk level.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Separate strategic targets from tactical views

If you intentionally hold a temporary position because of a documented market view, label it separately from the long-term allocation. Otherwise, a “rebalance” can become an unplanned attempt to time the market. Vanguard describes rebalancing as sticking with a strategy that stays in sync with long-term goals rather than trying to predict short-term market moves.

2. Measure the whole portfolio, not one account

Export or record the current value of every investment account, including workplace plans, individual retirement accounts, taxable brokerage accounts and cash held outside the brokerage if it is part of the investment plan. Calculate each holding’s percentage of the combined portfolio.

Check asset-class drift

Compare current stock, bond, cash and other percentages with their targets. Use market value, not the amount you originally invested. A holding that has fallen may now be below target, while another asset that held up better may be overweight even if it also has a negative return.

Look through funds to their underlying exposure

Count the companies, sectors and countries represented inside mutual funds and exchange-traded funds. Two funds with different names can own many of the same large companies. A portfolio with ten funds can therefore be less diversified than one with three genuinely distinct exposures. Review each fund’s largest holdings, sector mix, geographic allocation and stated objective.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Identify concentration and unintended bets

Calculate the combined weight of related holdings. For example, a broad domestic-stock fund, a technology fund and employer shares may all create a much larger technology or single-company exposure than the account list suggests. Also check whether a bond fund has the duration, credit quality and currency exposure you intended. Rebalancing should address risk that is hidden inside funds as well as risk visible in individual securities.

3. Diagnose each underperformer before deciding

Put every losing position into a written decision process. The relevant question is not “Is it down?” but “Does this investment still deserve its place at this size in the plan?”

Keep it when the role and risk still fit

A position can remain appropriate when its asset class, diversification benefit, cost and risk match the target. A broad fund may be down because the market segment it tracks is down; selling it solely for that reason can move you away from the allocation you chose. Record the reason you own it and the conditions under which you would replace it.

Reduce or replace a position that no longer fits

Consider trimming or replacing an underperformer when it is too concentrated, materially more expensive than a suitable alternative, no longer aligned with the goal or risk level, or duplicating another holding. A company whose business outlook, balance-sheet risk or role in your plan has changed may warrant a sell even if the price has not recovered. That is an investment-thesis decision, not a mechanical response to a red number.

Do not average down by reflex

Buying more after a fall can lower your average purchase price, but it also increases exposure to the same risk. Add only when the asset is underweight relative to the target and still passes your role, quality, cost and concentration tests. “Down” is not a valuation analysis.

4. Use cash flows before selling

New contributions, dividends and interest can move the portfolio toward target without creating a taxable sale. Direct incoming money to underweight asset classes or positions, subject to any restrictions in your workplace plan.

Set contribution instructions

If bonds are below target and stocks are above it, send new contributions to the bond option until the drift narrows. In a taxable account, you can also leave distributions in cash temporarily and deploy them toward underweight areas. Check whether your plan automatically reinvests dividends in a way that works against your allocation.

Use cash flows deliberately across accounts

Asset location and account rules affect the best implementation. You might rebalance primarily inside a retirement account where trades do not create current capital-gains reporting, while using contributions to adjust a taxable account. The allocation must be evaluated across all accounts even when the trades occur in only one.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

5. Trade the minimum needed to restore the mix

When cash flows are not enough and a position has moved outside your chosen band, calculate the dollar amount required to return to target. Avoid turning a rebalance into a wholesale portfolio rewrite.

  1. Calculate the target value. Multiply the total portfolio value by the target percentage for each asset class or position.
  2. Calculate the gap. Subtract the current value from the target value. Positive gaps identify purchases; negative gaps identify reductions.
  3. Choose the least disruptive account. Consider account tax treatment, available funds, trading restrictions and whether the transaction changes diversification.
  4. Submit only the necessary orders. Use limit or market orders according to your normal process and the liquidity of the security; do not trade merely to make every holding exactly equal to a target decimal.
  5. Recalculate after execution. Include commissions, bid-ask spreads, fund fees and any price movement between orders.

Hypothetical example: several losers, one overweight area

Assume a hypothetical $100,000 portfolio has a target of 60% diversified stocks, 30% bonds and 10% cash. After a difficult period, it stands at 52% stocks, 38% bonds and 10% cash. Three stock holdings are below their purchase prices, but the bond allocation is now above target. The rebalance does not require selling every losing stock. The investor could direct new money to stocks, trim approximately 8 percentage points of bonds if the drift band has been breached, and decide separately whether each stock still meets its role and concentration limits.

Hypothetical example: a loser that is still too large

Suppose a single company was intended to be 5% of the portfolio but is now 12% after other holdings fell. Its share price is below the purchase price, yet the position is overweight and creates concentration risk. Selling part of it may be appropriate despite the loss. The trigger is the 12% weight and the risk limit, not a forecast about the next price move.

6. Handle taxes and account rules before placing taxable trades

Tax treatment depends on your jurisdiction, account type, cost basis and holding period. In a taxable account, review each tax lot’s purchase date, adjusted basis, unrealized gain or loss and the effect of realizing it in the current year. A sale can create a capital gain, a capital loss or both across different lots.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Compare lots and transaction costs

Where your broker permits lot selection, compare selling higher-basis lots with lower-basis lots, while preserving the allocation change you need. Include commissions if any, bid-ask spreads, fund transaction charges and the tax value of a realized loss. A small drift may not justify a costly taxable sale when contributions can correct it.

Watch for wash-sale issues

Buying a substantially identical investment around the time you realize a loss can affect whether that loss is currently recognized under applicable tax rules. The exact definition and timing depend on the jurisdiction and account combinations involved. Check current guidance from the U.S. Internal Revenue Service or your local tax authority, and consult a qualified tax professional for an individualized decision. Do not assume that selling in one account and buying in another avoids the rule.

Use account type as part of the implementation plan

Retirement and other tax-advantaged accounts generally have different consequences from taxable accounts, but they also have their own withdrawal, contribution and investment-menu rules. Keep records of every order, lot and resulting allocation so your tax reporting and future rebalancing calculations remain accurate.

7. Choose a review rule you can follow

A written rule reduces emotional decisions such as selling after a decline or chasing the latest winner. The SEC gives six-month and twelve-month reviews as examples; Vanguard says an annual review is practical for many investors; Fidelity describes combining a schedule with a threshold. None of these is universally optimal.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Rule How it works Monitoring burden Trading and drift control Tax and cost exposure
Calendar Review and rebalance on a set interval, such as every six or twelve months. Low and predictable. Simple, but drift can remain large between reviews. May create trades even when drift is modest, so taxable costs can be higher.
Threshold Trade only when an asset class or position moves outside a predetermined band. Requires periodic monitoring or alerts. Responds directly to material drift and can limit unnecessary trades. Trade frequency varies with volatility; each sale still requires tax and cost analysis.
Combined Review on a schedule and trade when a threshold is breached. Moderate, with a clear routine. Balances regular oversight with tighter drift control. Can reduce small trades while still producing taxable sales when limits are exceeded.

Choose the simplest method you will actually execute. Record the date, target percentages, bands, account locations and the events that justify changing the policy. Revisit the targets only after a genuine change in goals, time horizon, risk tolerance or financial circumstances.

8. Decide between DIY and automated rebalancing

An automated service can apply a rule consistently, but it does not remove the need to choose an appropriate target or understand the tax consequences. A do-it-yourself process offers more control but requires accurate data and discipline.

Approach Automation Fees Tax handling Control Account coverage
DIY You calculate drift, select trades and schedule reviews. You bear fund expenses, trading costs and any advisory costs separately. You choose lots and decide whether a taxable sale is worthwhile. Highest control over holdings, bands and timing. Works only as broadly as the accounts and data you include.
Automated or robo-adviser service The service monitors and trades according to its programmed policy. Service fees apply in addition to underlying investment expenses where applicable. Some services offer tax-loss harvesting or lot management; coverage and limits vary. Less control over individual trades and timing. Check whether it can see workplace plans, outside accounts and cash you want included.

Before enrolling, read the service’s investment policy, fee schedule, tax features, rebalancing triggers and restrictions. An automated account that cannot include a large employer holding or a workplace plan may leave your total household allocation out of balance.

9. Verify the result and document the next review

After trades settle, recalculate the portfolio using actual executed values. Confirm that stock, bond, cash and other exposures are within their intended ranges, and check fund overlap and single-position limits again. Review expense ratios, transaction costs, tax lots and any accidental cash balance.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Save the target allocation, the reason for each trade, the account used, the lot selection and the next review date. If you chose not to sell a losing holding, write down why it still fits and what would change that decision. This record prevents a future price move from rewriting your policy.

Common mistakes when several holdings are down

  • Using purchase price as the decision rule: Break-even is not an investment objective; current role, risk and allocation are.
  • Buying every loser: A falling price can signal higher risk, not a bargain.
  • Ignoring overlap: Multiple funds can concentrate the same companies, sector or geography.
  • Rebalancing one account in isolation: The relevant allocation is the combined portfolio.
  • Trading to exact percentages: Tiny differences may not justify taxes, spreads or effort.
  • Changing the target during a downturn: Alter the plan only when your circumstances or objective changed, not merely because markets did.
  • Assuming tax rules are universal: Account type, jurisdiction, lot timing and identical-security rules can change the result.
  • Checking too often: Constant monitoring can encourage performance chasing; use the written schedule or threshold.

A concise decision checklist

  1. Write the target percentages and position or sector limits.
  2. Combine all accounts and calculate current weights.
  3. Inspect fund holdings for overlap and concentration.
  4. For each underperformer, test role, risk, cost, thesis and duplication.
  5. Send contributions, dividends and interest to underweight areas.
  6. Estimate taxable gains or losses, holding periods, wash-sale implications and trading costs.
  7. Trade only enough to restore breached bands or correct a position that no longer fits.
  8. Recalculate actual post-trade weights and document the decision.
  9. Set the next calendar review, threshold alert or combined rule.

When to get professional help

Consider a fiduciary investment professional and a tax adviser when several accounts, concentrated employer stock, restricted securities, large unrealized gains, cross-border holdings, trusts or retirement withdrawals make implementation complicated. Ask the adviser to explain the target allocation, expected turnover, fees, tax assumptions and how outside accounts will be incorporated. Professional input should clarify your plan, not replace your understanding of why each holding exists.

Bottom line

Several underperforming holdings are a reason to inspect allocation, overlap, concentration and investment roles—not an automatic instruction to sell. Rebalance toward a documented target using cash flows first, make the smallest necessary trades, account for taxes and costs, and follow a calendar, threshold or combined rule. The result is a portfolio that reflects your plan and risk capacity, while accepting that rebalancing cannot predict or guarantee future returns.
