If your mutual-fund portfolio has drifted from its intended mix and now carries more risk than you can accept, first reset the target allocation for your goal. Then compare every holding with that target, reduce overweight stock or concentrated exposures using the least-cost method available in the account, and put a written review rule in place. “Too risky” is not a universal stock percentage: it depends on when you need the money, how much loss you can withstand, your broader finances, and whether the funds are diversified.
What rebalancing actually does
The U.S. Securities and Exchange Commission defines rebalancing as “bringing your portfolio back to your original asset allocation mix.” It is a risk-control process, not a forecast about which asset class will win next. A portfolio that began at 60% stocks and 40% bonds can become 80% stocks after a strong equity rally, even if you never place a trade. The higher stock weight may increase the size of future losses and make the account unsuitable for its purpose.

Rebalancing is different from performance chasing. You are not selling a fund merely because it rose, or buying one because it recently led the market. You are restoring a written mix that was selected for a particular goal, time horizon and risk capacity.
Diagnose why the portfolio feels too risky
Inventory every holding
Make a list of each mutual fund, its current market value and the account that owns it. Record the fund’s current percentage of the portfolio, not just the percentage of your monthly contribution. Include workplace-plan funds, individual retirement accounts, taxable brokerage holdings and cash earmarked for the same goal when assessing the overall allocation.

Classify each fund by the exposure it actually provides:
- Stocks versus bonds, cash or money-market holdings.
- Domestic and international equity.
- Large-, mid- and small-capitalization companies.
- Growth, value or blended style.
- Sector or industry concentration.
- Bond duration, credit quality and government or corporate exposure.
A fund’s name is not enough. Read its latest holdings and prospectus. The SEC’s Investor.gov guidance cautions that a mutual fund or exchange-traded fund is not automatically diversified when it is narrowly focused. Three sector funds can leave you more concentrated than one broad-market fund.
Separate goal risk from account volatility
Write down what the money is for and the date it is needed. A retirement account needed decades from now can generally tolerate more temporary volatility than a house deposit due next year, but the correct allocation still depends on your ability and willingness to absorb losses. The SEC says an allocation may need to change when your time horizon, risk tolerance, financial situation or financial goal changes. Vanguard similarly advises revisiting goals, age and risk tolerance as circumstances change.

Ask practical questions before choosing percentages:
- How large a decline could you tolerate without selling in panic?
- Would a major loss force you to delay the goal or borrow money?
- Has your income, emergency reserve, debt, health or job security changed?
- Will withdrawals begin sooner than you previously expected?
If the answers show that the original mix no longer fits, changing the target is more appropriate than mechanically restoring an outdated one.
Set a written target allocation before trading
Choose percentages for the major asset categories first, then define meaningful subcategories only when they serve the goal. For example, you might specify a total stock percentage, a split between domestic and international stocks, and a bond allocation divided by duration or credit quality. Include the cash reserve required for near-term spending.

Do not set the target by guessing next month’s market return. Set it from the goal’s timing, required stability, risk tolerance and risk capacity. There is no universally correct stock percentage in the available official guidance.
Use a drift band
A drift band tells you when to act instead of reacting to every daily move. Vanguard illustrates a 70% stock/30% bond portfolio with a five-percentage-point trigger. Under that example policy, a trade would be considered when stocks fell below 65% or rose above 75%; it is an example, not a prescription.
Write the rule in advance, such as “review each June and December, and rebalance any major category that is more than five percentage points from target.” A percentage-point band and a relative-percentage band produce different results, so state which one you use. Apply the same rule consistently rather than widening it after a loss or tightening it after a rally.
Choose how to move the portfolio back to target
The SEC describes three basic approaches. Your account type, tax situation, fund rules and available contributions determine which is most efficient.
| Approach | How it works | Risk reduction | Taxes and transaction costs | Effort and monitoring |
|---|---|---|---|---|
| Sell overweight and buy underweight funds | Trade existing holdings until each category reaches its target. | Usually the fastest reset. | In a taxable account, sales can realize gains or losses; transaction fees, redemption fees or sales loads may apply. | Requires trade calculations and follow-up checks. |
| Direct new money to underweight categories | Leave current holdings in place and send future contributions to categories below target. | Gradual; depends on contribution size and drift. | May avoid selling and its tax consequences, while fund-level expenses still apply. | Simple to automate, but review whether contributions are large enough to correct the drift. |
| Change ongoing contributions | Alter payroll or automatic-investment percentages until the mix moves toward target. | Gradual and often slower than a trade. | Usually avoids a sale, but does not remove existing concentration immediately. | Low ongoing effort once set, with periodic allocation checks. |
| Partial rebalance | Correct the largest or most harmful overweight while leaving smaller deviations for contributions to fix. | Reduces risk without a full reset. | Can limit realized gains and trading costs compared with selling everything required for an immediate reset. | Needs a follow-up date so the remaining drift is not forgotten. |
Fidelity warns that frequent rebalancing can create unnecessary costs in taxable accounts or where transaction fees or sales loads apply. A partial rebalance can therefore be rational when a full reset would create avoidable costs. The trade-off is that your allocation may remain outside the target for longer.
Tax and fund-cost checks before placing a sale
Taxable accounts
Estimate the realized gain or loss for every proposed sale, including the tax basis and holding period. Tax treatment varies by jurisdiction and account type; the same fund exchange can have different consequences in a taxable brokerage account, an individual retirement account or a workplace plan. If a sale would create a large taxable gain, consider directing new contributions to underweight categories or trimming only enough to return inside the drift band. Do not let tax avoidance leave the portfolio materially riskier than your goal permits.

Retirement and workplace accounts
Many retirement plans permit exchanges without the immediate tax event associated with a taxable sale, but plan-specific restrictions, trading windows and short-term redemption policies can still apply. Confirm the plan’s rules rather than assuming every exchange is free or unrestricted.
Expenses, loads and redemption rules
Before changing a fund, read its current prospectus. Schwab recommends checking the fund’s objectives, risks, charges and expenses. Look specifically for purchase or deferred sales loads, short-term redemption fees, account-level transaction charges and any restrictions on exchanges. A lower-cost fund is not automatically a suitable replacement if its risk, duration, geography or concentration differs from the target.
Check concentration and overlap after the allocation reset
Rebalancing the stock-versus-bond percentages does not guarantee diversification. Two broad-sounding funds may hold many of the same companies, while a collection of narrow funds may all depend on one sector, country, company-size segment or investment style.

- Compare the largest holdings across funds and note duplicate companies.
- Review sector weights; a technology-heavy combination can remain aggressive even when the stock percentage is on target.
- Check domestic and international exposure and whether one country dominates.
- Look at market capitalization and style so that several funds are not all concentrated in small growth companies or another single segment.
Bond risk checks
- Review duration: longer-duration bonds generally respond more strongly to interest-rate changes than shorter-duration bonds.
- Review credit quality and the split between government, investment-grade corporate and lower-quality debt.
- Check whether a bond fund’s risks match the stability you expect from the bond allocation.
Use the fund company’s holdings file, annual report and prospectus to perform this review. Count economic exposures, not fund labels.
A step-by-step rebalance you can document
- Define the goal and date. Write the purpose of the money, expected withdrawal date and any interim cash needs.
- Measure capacity for loss. Record how a substantial decline would affect the goal, household budget and behavior.
- Build the inventory. List each fund, value, account, asset category and key subcategory.
- Calculate current weights. Divide each holding or category value by the total value of all assets assigned to the goal.
- Write the target. Set percentages for stocks, bonds, cash and any material subcategories.
- Set the drift rule. Choose a percentage-point or relative band and a review date.
- Identify concentration. Compare top holdings, sectors, regions, market capitalization, style, duration and credit quality.
- Check the account and fund rules. Read the prospectus and plan documents for taxes, fees, loads, redemption restrictions and exchange procedures.
- Choose the least-cost route. Use contributions first when they can correct the drift in a reasonable period; otherwise sell and buy, or combine both.
- Calculate trades from values. For each category, target value equals total portfolio value multiplied by the target percentage. The difference between target value and current value is the amount to buy or sell, subject to account rules and available cash.
- Place and verify orders. Confirm the fund, share class, dollar amount or shares, settlement instructions and destination of proceeds.
- Record the result. Save the post-trade percentages, date, realized gains or losses and the next review date.
Worked example: correcting an equity drift
Suppose an investor’s written target is 60% stocks and 40% bonds. After stock-market gains, the account is 80% stocks and 20% bonds, the type of 60%-to-80% drift used by the SEC as an illustration. With a $100,000 portfolio, the target would be $60,000 in stocks and $40,000 in bonds, while the current values are $80,000 and $20,000. Returning exactly to target would require moving $20,000 from stocks to bonds before considering taxes, fees or fund minimums.
The investor might instead direct all new contributions to bonds and trim only enough stock to enter a chosen drift band. That slower approach could reduce immediate tax, but it must be measured against the risk of remaining at an unsuitable stock weight. The numbers demonstrate the calculation; they do not establish that 60/40 is right for every investor.

How often to review and what to monitor
Use a calendar review, a threshold review or both. Fidelity describes reviewing on a set schedule and trading only when allocation has moved beyond a chosen band. The SEC notes that many experts use six- or twelve-month intervals; those are general educational examples, not mandatory rules.

Review sooner after a major life event, such as retirement, a job loss, a large inheritance or a change in the date the money is needed. Avoid making additional trades merely because markets are noisy when the written policy has not been breached.
When a target-date fund may be appropriate
Target-date funds typically change their allocation to become more conservative as the target date approaches, according to the SEC’s target-date-fund bulletin. This glide path can automate the gradual risk reduction that an investor might otherwise have to manage manually.
Automation does not make a target-date fund universally suitable. Compare the fund’s target year with the date you actually expect to use the money, then examine its glide path, stock and bond holdings, fees and other assets you own outside the fund. Two funds with the same date can take different approaches, including different risk levels at the target year and after it. A target date is not a guarantee that the account will be safe or retain its value when withdrawals begin.

Changing the target after every market move
Problem: Replacing a written allocation with a recent-performance forecast turns rebalancing into market timing.
Fix: Change the target only when the goal, horizon, risk tolerance or financial situation changes; otherwise apply the drift rule.
Ignoring taxes and loads
Problem: An immediate full reset can generate avoidable gains, transaction fees or sales charges.
Fix: Compare a full sale, a partial rebalance and contribution-based correction after reading the account and fund documents.
Rebalancing once and never checking again
Problem: Market movements and contributions can push the portfolio off target again.
Fix: Put the next calendar review and drift thresholds in writing and automate contributions where possible.
Assuming a bond fund is risk-free
Problem: Duration, credit quality and issuer mix can make bond funds behave very differently.

Quick Recap
Decision guide: which method fits?
- Use trades now when the allocation is materially outside the band, the goal is near, or contributions cannot correct the risk soon enough.
- Use new contributions when the drift is modest, the account is taxable, and regular deposits can restore the mix without leaving risk unacceptably high.
- Combine both when one category is substantially overweight but a complete reset would create avoidable tax or transaction costs.
- Reconsider the target first when the original goal date, financial situation or ability to tolerate losses has changed.
- Evaluate a target-date fund when you want an automated glide path and its date, holdings, fees and risk level fit the actual goal and your other assets.
