How to Read a Healthcare Company’s Financial Statements

Read a healthcare company’s balance sheet, income statement, cash flow statement, and notes as one connected record. The balance sheet shows what the company owns and owes on a specific date; the income statement shows performance during a period; and the cash flow statement shows whether reported earnings turned into cash. In healthcare, reimbursement contracts, payer mix, patient collections, charity care, and regulatory settlements can make the accounting very different from the billing activity a company reports.

The most reliable approach is to identify the business and reporting period first, then examine liquidity, revenue quality, receivables, margins, cash generation, debt, and the estimates explained in the notes. Hospital operators provide useful examples, but insurers, pharmaceutical companies, device makers, and healthcare-service businesses have different economics and should not be judged with identical measures.

Start by defining exactly what you are reading

Identify the business model

Confirm whether the filing belongs to a hospital operator, physician group, insurer, pharmaceutical company, medical-device maker, or another healthcare business. A hospital’s revenue depends heavily on admissions, outpatient volume, payer contracts, and patient collections. An insurer is more concerned with premiums, claims incurred, reserves, and medical-cost trends. A drug maker may be driven by product launches, patent timing, research spending, and inventory. The same ratio can therefore mean something different across subsectors.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Confirm the period and reporting scope

Check whether the statements cover a quarter, a fiscal year, or a trailing period, and whether they are consolidated. Compare the same type of period with the prior year whenever possible. A quarter should not be compared casually with a full year, and a newly acquired hospital system can make year-over-year growth look stronger even when the underlying operations are unchanged.

Read the filing’s discussion of acquisitions, divestitures, discontinued operations, changes in segments, and accounting-policy changes before interpreting a trend. Also note whether cash figures include restricted cash and whether the company has changed the way it presents segments or revenue categories.

Establish a comparison baseline

Write down the dates, entities, units, and definitions you will use. If one company reports days revenue outstanding using net patient revenue and another uses total operating revenue, the resulting figures are not directly comparable. Consistency is more important than a superficially precise ratio.

Read the three core statements together

HHS Office of Inspector General guidance identifies the balance sheet, income statement, and cash flow statement as the minimum generally accepted accounting principles (GAAP) set for financial-statement analysis. Each answers a different question, so reading only one can produce a misleading conclusion.

1. Balance sheet: what is available and what is due?

The balance sheet is a point-in-time snapshot. Begin with cash and cash equivalents, then determine whether any cash is restricted for debt service, construction, self-insurance, or other purposes. Restricted cash may appear liquid but may not be available for ordinary payroll or supplier payments.

Review patient accounts receivable and other current assets next. Ask how quickly those assets can become cash and whether the reported amount is already reduced for expected noncollection. Then examine current debt, lease liabilities, accounts payable, accrued payroll, insurance obligations, and other liabilities due within a year. Long-term debt, pension obligations, lease commitments, and legal or regulatory exposures can materially affect financial flexibility even when current liabilities appear manageable.

Useful balance-sheet questions include:

  • How much unrestricted cash is available for operations?
  • Are receivables growing faster than revenue?
  • Did debt or lease obligations rise because of acquisitions or capital projects?
  • Are there refinancing dates or covenant requirements that could create near-term pressure?
  • Did the composition of assets change, or did only the total change?

2. Income statement: what happened during the period?

Separate operating revenue, operating expenses, operating income, interest expense, taxes, and net income. For a provider, inspect volume measures such as admissions, outpatient visits, surgeries, or equivalent activity where disclosed. Then determine whether the change in revenue came from volume, reimbursement rates, payer mix, acquisitions, or a change in estimates.

On the expense side, pay particular attention to labor, contract labor, supplies, pharmaceuticals, purchased services, malpractice costs, depreciation, and impairment charges. Read the notes for unusual items, restructuring, settlements, gains or losses on asset sales, and other items that may not recur.

3. Cash flow statement: did earnings become cash?

Operating cash flow reflects cash generated or consumed by the business after working-capital changes. Investing cash flow usually includes capital expenditures, acquisitions, and asset sales. Financing cash flow includes borrowings, repayments, equity transactions, dividends, and other financing activity.

Compare operating cash flow with net income, but explain the difference rather than treating either figure as automatically superior. A rise in receivables can reduce operating cash flow even while revenue and net income increase. Noncash depreciation and impairment can reduce net income without using cash. Capital spending and acquisitions may consume cash that is not reflected in operating income. Debt repayment can make financing cash flow negative while improving leverage.

Understand why healthcare revenue is not the same as billed charges

Gross charges, contractual allowances, and net revenue

A hospital can list a standard charge for a service while expecting a different amount under a government or commercial-payer agreement. Community Health Systems explains that the difference between estimated program reimbursement and standard billing rates is recorded as a contractual allowance, reducing gross revenues to net operating revenues. HCA Healthcare describes similar contractual adjustments for managed-care, commercial-insurance, and government programs.

Therefore, never treat gross charges as revenue, cash collections, or receivables. The income statement generally presents revenue after contractual allowances and other expected reductions. A change in the mix of government, managed-care, commercial, and self-pay activity can change net revenue even if patient volume is stable.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Implicit price concessions and uninsured accounts

For uninsured accounts, HCA Healthcare describes implicit price concessions based mainly on historical collection experience. This means the company estimates how much of a billed balance it expects to collect and records revenue accordingly. If collection history changes, the estimate can change revenue or receivables without a corresponding change in the number of services delivered.

When revenue or margins move, ask four separate questions:

  • Did patient volume change?
  • Did reimbursement rates or contract terms change?
  • Did payer mix shift among Medicare, Medicaid, managed care, commercial insurance, and self-pay?
  • Did management revise collection, settlement, or other accounting estimates?

Analyze patient accounts receivable and cash conversion

What the receivable represents

Patient receivables represent expected collections, not the total of charges issued. Community Health Systems states that patient receivables are recorded at net realizable value using payer-specific assumptions. Uninsured patients and residual balances left after an insurer pays are key collection risks.

Read the receivables note for aging, payer categories, collection experience, write-offs, and changes in assumptions. A growing balance may simply reflect higher revenue or a timing difference between billing and payment. It may also indicate slower collections or pressure on the estimate. The cash-flow statement and days-revenue-outstanding trend help distinguish those possibilities.

Use days revenue outstanding carefully

A common analytical measure is days revenue outstanding (DRO): average patient receivables divided by revenue for the period, multiplied by the number of days in that period. Use the revenue definition and averaging method disclosed by the company. Compare the trend within the same company before comparing different issuers.

Investigate a rising DRO by checking:

  • Whether self-pay balances are becoming a larger share of receivables.
  • Whether government or commercial claims are taking longer to process.
  • Whether cost-report settlements or interim-payment reconciliations changed.
  • Whether admissions or revenue grew sharply near period end.
  • Whether historical collection assumptions were revised.

Reimbursement and settlement context

The Centers for Medicare & Medicaid Services Provider Reimbursement Manual describes claims, cost-report settlements, periodic interim payments, overpayments, and procedures for identifying unreasonable trends. Those materials provide reimbursement context, but they do not replace the issuer’s own audited statements and accounting policies. Use the company’s notes to determine how a specific settlement or overpayment affects its receivable and cash outlook.

Separate charity care from bad debt

Charity care policy

Community Health Systems states that qualifying care provided to patients unable to pay, when no governmental reimbursement applies, is excluded from net operating revenue and classified as charity care under its policy. That treatment differs from ordinary patient revenue that is later written off as uncollectible. Read the company’s policy rather than assuming every provider defines charity care identically.

Standard charges versus estimated cost

Community Health Systems’ 2025 filing reports the following company-specific estimates for the years ended 2024, 2023, and 2022:

Year ended Charity-care service value at standard charges Estimated charity-care cost
2024 $1.2 billion $117 million
2023 $1.3 billion $140 million
2022 $1.4 billion $166 million

The two columns measure different things. Standard charges are list prices used to describe the value of services before discounts; estimated cost is the provider’s estimate of the resources used to deliver those services. These figures are disclosed estimates for one hospital operator, not an industry benchmark. Do not use them to infer the level of charity care at other providers.

Bad debt and collection risk

Bad debt generally concerns amounts the company expected to collect but ultimately does not. The notes may discuss write-offs, implicit concessions, uninsured balances, and residual patient responsibility. CMS reimbursement guidance includes chapters on bad debts, charity and courtesy allowances, cost finding, prospective payment, and provider payment determination and appeals. Use those chapters to understand terminology and program mechanics, then apply the company’s own definitions to its reported numbers.

Use the notes and management discussion to explain the numbers

The primary statements show the result; the notes explain the assumptions that produced it. For healthcare providers, look specifically for:

  • Contractual allowances by payer or program.
  • Implicit price concessions and historical collection rates.
  • Patient-responsibility balances and self-pay aging.
  • Cost-report settlements, interim payments, and overpayments.
  • Charity-care and bad-debt policies.
  • Changes in reimbursement rules, contracts, or estimation methods.
  • Acquisitions, divestitures, impairments, and discontinued operations.
  • Debt maturities, lease commitments, covenants, and interest rates.
  • Capital expenditures, construction commitments, and other purchase obligations.

Management’s discussion and analysis (MD&A) should connect operational changes to financial changes. Look for explanations of volume, payer mix, labor costs, supply inflation, reimbursement, and cash use. Treat unexplained variance as a prompt to inspect the notes, not as proof of a business improvement or deterioration.

Measure performance with trends and consistent ratios

Profitability

Track operating margin, calculated as operating income divided by operating revenue, and net margin, calculated as net income divided by total revenue. Use the same revenue and income definitions across periods. A margin improvement may come from better pricing or productivity, but it may also reflect a one-time settlement, an asset sale, or a change in an estimate.

Liquidity and leverage

Review unrestricted cash, current liabilities, operating cash flow, total debt, lease liabilities, and interest expense together. A current ratio or debt-to-operating-income measure can be useful for trend analysis, but only when the numerator and denominator are defined consistently. Restricted cash should not be treated as unrestricted liquidity.

Cash conversion and capital intensity

Compare operating cash flow with net income over several periods. Then compare capital expenditures with operating cash flow to see how much internally generated cash remains after maintaining or expanding the asset base. Include acquisitions separately because they can dwarf routine capital spending and create a different financing need.

HHS-OIG identifies ratios and variance analysis as useful techniques, but no single ratio set is appropriate for every healthcare business. Definitions, reporting scope, payer exposure, and accounting treatment must match before a ratio comparison is meaningful.

Dimension Questions to answer
Business model and scope Are both companies providers, or are you comparing a provider with an insurer, manufacturer, or service business? Are figures consolidated and measured over the same period?
Payer mix and reimbursement What share comes from government programs, managed care, commercial insurance, and self-pay? Did the mix or contract terms change?
Revenue quality How large are contractual allowances, implicit concessions, settlements, and estimate changes? Are growth and margin movements explained?
Receivables and cash conversion How are receivables valued? What are the DRO trend, aging, self-pay composition, collection experience, and operating-cash-flow relationship to net income?
Capital and debt demands What are capital expenditures, acquisitions, debt maturities, lease obligations, interest costs, and available unrestricted cash?
Margins and unusual items Are operating-margin changes recurring, or are they driven by settlements, impairments, restructuring, asset sales, or other one-time items?

Do not compare ratios whose underlying scope or accounting treatment differs. A hospital operator’s patient-revenue metrics cannot be transferred directly to a pharmaceutical or insurance company.

A practical step-by-step reading workflow

  1. Open the filing’s cover page and accounting policies. Record the legal entity, fiscal dates, consolidated subsidiaries, reporting currency, and whether the filing is quarterly or annual.
  2. Read the balance sheet first. Mark unrestricted cash, restricted cash, patient receivables, current liabilities, debt, leases, and other obligations due soon.
  3. Read the income statement without drawing a conclusion yet. Note operating revenue, operating expenses, operating income, interest, taxes, and net income.
  4. Trace revenue to the revenue note. Identify contractual allowances, implicit concessions, payer categories, and changes in reimbursement or collection assumptions.
  5. Trace receivables to their note. Review aging, payer mix, self-pay balances, write-offs, net-realizable-value methods, and collection history.
  6. Read the cash-flow statement. Separate operating cash flow from capital spending, acquisitions, asset sales, borrowings, and debt repayments.
  7. Reconcile earnings to cash. Explain material differences using working-capital movements, noncash charges, settlements, and changes in receivables.
  8. Read MD&A and unusual-item disclosures. Link changes to volume, payer mix, labor, supplies, reimbursement, acquisitions, divestitures, impairments, or other one-time events.
  9. Calculate only comparable trends. Use consistent definitions for margins, DRO, liquidity, leverage, and cash conversion.
  10. Write a short conclusion with separate judgments. State what the statements establish about liquidity, operating performance, cash generation, and estimate risk; identify what remains uncertain.

Common mistakes and how to correct them

Mistake: treating charges as revenue

Correction: Start with net operating revenue after contractual allowances and expected concessions. Use standard charges only when the filing explicitly presents them for a defined purpose, such as charity-care service value.

Mistake: assuming receivables equal cash

Correction: Check net-realizable-value assumptions, payer mix, aging, self-pay exposure, collection history, and DRO. Then compare the receivable trend with operating cash flow.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Mistake: calling every unpaid account charity care

Correction: Distinguish qualifying charity care, which may be excluded from revenue under the company’s policy, from bad debt or implicit concessions on accounts the company expected to collect.

Mistake: comparing mismatched periods or scopes

Correction: Match quarter with quarter, year with year, and consolidated figures with consolidated figures. Adjust your interpretation for acquisitions, divestitures, and discontinued operations.

Mistake: relying on one ratio

Correction: Read profitability, liquidity, leverage, receivables, and cash flow together. A strong margin with weak collections or heavy debt may not represent a strong financial position.

Mistake: overlooking estimates and settlements

Correction: Read the notes for contractual terms, cost-report settlements, interim payments, overpayments, charity-care policy, and changes in historical collection assumptions. These items can explain large movements that the face statements do not explain.

What a sound conclusion should say

A useful conclusion separates four judgments: whether the company can meet near-term obligations, whether operations are profitable on a recurring basis, whether earnings are converting into cash, and how much uncertainty sits in reimbursement and collection estimates. Support each judgment with a trend and the related note disclosure rather than with a single headline number.

For hospital operators, the central discipline is to follow the money from service volume to payer-adjusted revenue, from revenue to receivables, and from receivables to operating cash. Then account for capital spending, acquisitions, debt service, and restricted cash. That sequence turns three abstract statements into a practical assessment of financial position, performance, and cash generation.
