How to Protect Your Investments if Your Brokerage Firm Fails

If a U.S. brokerage firm fails, your investments are not automatically lost. Customer securities are generally required to be kept separate from the firm’s own property, and many closures are resolved by transferring customer accounts to another firm. If customer property is missing and the firm enters a formal liquidation under the Securities Investor Protection Act (SIPA), a court-appointed trustee identifies customer claims and returns available property, with the Securities Investor Protection Corporation (SIPC) providing limited advances.

The practical protection is preparation: verify both your brokerage and its clearing firm, understand where uninvested cash is held, keep statements and confirmations, report unauthorized activity in writing, and follow the trustee’s instructions immediately if a liquidation notice is issued. SIPC is not insurance against market declines, poor advice, or every type of asset loss.

What happens when a brokerage firm fails?

A brokerage failure can produce several different outcomes. The firm may sell or close its business and transfer customer accounts; an introducing broker may fail while its separate clearing firm continues holding customer property; or a court may open a SIPA liquidation because customer assets are missing or cannot be returned in the ordinary way. Those processes have different paperwork and timelines.

Account transfer without a SIPC liquidation

A firm can arrange for another broker to take over customer accounts. In that situation, securities and cash may move directly to the receiving firm, and there may be no SIPC claims process. You should still compare the transferred positions and cash with your own records and question any discrepancy promptly.

Introducing broker versus clearing or carrying broker

The company shown on your app or website may be an introducing broker. It may handle the relationship, orders and support while a separate clearing or carrying broker executes trades, holds custody and issues statements. A failure of the introducing firm does not necessarily mean the assets held by the clearing firm are missing. Check both legal entities and their SIPC status.

Formal SIPA liquidation

If a SIPA liquidation begins, a trustee is appointed to collect records and property, reconcile customer accounts and distribute securities and cash. The trustee sends claim instructions and a deadline. Your recovery depends first on the property that can be located and returned, then on SIPC advances for qualifying shortfalls, and potentially on a claim against the failed firm’s general estate for amounts not covered by SIPC.

What SIPC protects—and what it does not

SIPC protection applies when a SIPC-member brokerage firm fails to maintain custody of customer accounts and a shortfall exists. The SEC’s Investor Bulletin: SIPC Protection (Part 1: SIPC Basics), issued with SIPC on June 7, 2023, describes the standard limits and eligibility rules.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The statutory advance limits

Rule What it means
$500,000 per separate customer capacity SIPC may advance up to this amount for a qualifying customer, including securities and cash claims combined.
$250,000 cash sublimit No more than $250,000 of the SIPC advance may be for cash claims.
Capacity controls aggregation Accounts held in the same legal capacity are combined. Separate capacities may be treated separately.
Multiple account numbers are not automatically separate Two accounts with different numbers can still be one customer capacity if ownership is legally the same.

For example, individual taxable accounts held in the same name are generally analyzed together rather than receiving a separate $500,000 limit merely because they have different account numbers. A joint account, a traditional IRA, a Roth IRA and certain trust accounts may involve distinct legal capacities, but the exact treatment depends on the ownership documents and applicable law. Do not assume a separate limit without confirming the capacity.

Assets that may qualify

Eligible customer property can include stocks, corporate and municipal bonds, U.S. Treasury securities, certificates of deposit, options on securities, mutual funds, exchange-traded funds and money market fund shares, subject to statutory requirements and the facts of the account. Eligibility is determined by the instrument and the circumstances, not by the fact that it appeared on a brokerage screen.

Assets and losses SIPC generally does not cover

  • Declines in the market value of a security.
  • Losses caused by an unsuitable recommendation, bad investment decision or ordinary investment risk.
  • Non-custody fraud, such as being sold a worthless or misrepresented security when the firm still held the property it was supposed to hold.
  • Commodities and many futures contracts.
  • Unregistered investment contracts and unregistered limited partnerships.
  • Fixed annuity contracts.
  • Most crypto assets, depending on the instrument and the facts.

The SEC’s bulletin states the key limitation plainly: “SIPC protection does not protect you against the decline in value of your securities.” If you owned 100 shares that fell from $50 to $20, SIPC does not restore the $30-per-share market loss. SIPC addresses missing customer property in a qualifying failure.

Cash in a brokerage account can have three different protections

Do not treat every dollar labeled “cash” as the same legal asset. Read the account agreement and the cash section of your statement to identify whether the balance is broker-held cash, shares of a money market fund or a deposit swept to banks.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Cash arrangement What you own Primary protection regime in a qualifying failure Important limit or condition
Cash left with the broker A cash claim against the brokerage customer account SIPC, if the firm is a member and a qualifying shortfall exists Subject to the $250,000 cash sublimit within the $500,000 per-capacity advance.
Money market fund sweep Shares of a mutual fund Potentially SIPC treatment as securities at a SIPC-member firm Fund shares can fluctuate in value; SIPC does not guarantee the fund’s yield or market value.
Bank sweep Deposits at one or more participating banks FDIC deposit insurance at participating banks, rather than SIPC for funds held as bank deposits Coverage generally follows the FDIC limit of $250,000 per depositor, per insured bank, per ownership category, subject to the program’s bank allocation and current FDIC rules.

How a bank sweep affects FDIC coverage

In a bank sweep, the brokerage transfers unused cash to deposits at participating banks. The practical amount of FDIC coverage depends on which banks receive the money, how deposits are allocated, your ownership category and any other deposits you already hold at those banks. If a program uses several banks, the allocation may spread coverage; if your other accounts use the same banks and ownership category, balances can count together.

Ask the broker for the current participating-bank list, the allocation method and the process for changing the cash option. An FDIC-insured deposit is not SIPC-protected brokerage cash, and FDIC insurance does not protect the investment value of securities or money market fund shares.

How a money market fund sweep differs

A money market fund sweep buys fund shares. Those shares are securities and may receive SIPC treatment if held at a SIPC-member firm in a covered liquidation, but the fund’s price, distributions and liquidity terms still apply. SIPC does not turn a money market fund into a bank deposit or promise a fixed value.

Build protection before there is a problem

1. Identify every legal entity in the custody chain

  1. Read the account agreement, confirmations and statements for the exact legal name of the customer-facing broker.
  2. Identify the clearing or carrying firm if one is listed.
  3. Check whether each relevant broker is a current SIPC member using official SEC, Investor.gov or SIPC resources.
  4. Use BrokerCheck and Investor.gov to review the firm’s registration, business history and disclosures.
  5. When sending money or securities, confirm that the destination is the broker or its named clearing firm—not an individual representative or an affiliate with a different legal identity.

Membership is a prerequisite for SIPC protection, but it is not a guarantee of investment performance or a promise that every asset in an account qualifies.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

2. Reconcile statements and confirmations

Review monthly or quarterly statements and every trade confirmation. Compare security names, share quantities, cost information, cash balances, dividends, transfers and open orders with your own records. If something is wrong, contact the firm promptly and create a written record through a secure message, email or letter. Keep the original confirmation and the firm’s response.

Preserve copies of statements and confirmations in a location you can access if the firm’s website becomes unavailable. This is practical recordkeeping, not a requirement to use a particular storage product. Include dates, account numbers, legal entity names and the contact information shown on the documents.

3. Document your cash sweep election

Find the page in the agreement or statement that names the cash option. Record whether it is broker cash, a money market fund or a bank sweep; the participating banks; the default election; and how to change it. If FDIC coverage matters to you, list your other deposits at the same banks and ownership category before estimating available capacity.

4. Report unauthorized trades immediately

Send a written complaint as soon as you see an unauthorized trade, withdrawal or transfer. State the transaction date, security, quantity, amount, account and why you did not authorize it. Request that the firm preserve the order records and provide a written response. The SEC warns that failing to object can create a dispute about whether you later ratified the transaction, so do not rely only on a phone call.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

5. Understand any excess SIPC policy

Some firms purchase private insurance above SIPC’s statutory advances. Coverage, exclusions, deductibles, per-customer limits and insurer obligations vary. Ask for the policy summary and identify whether it applies to securities, cash or both. SIPC says it does not maintain or monitor these private policies, and excess coverage does not replace the need to understand the firm’s custody arrangements.

How to evaluate a brokerage before opening or moving an account

Safety is not a single rating. Compare the legal custody structure and disclosures that determine what happens in a failure.

Question to ask Why it matters What to document
Is the customer-facing entity a SIPC member? SIPC advances are available only in qualifying failures of member firms. Exact legal name and current membership status.
Who is the clearing or carrying broker? The clearing firm may hold custody and issue statements even when another company serves you. Legal name, role and membership status.
Where does idle cash go? Broker cash, fund shares and bank deposits have different regimes. Cash option, participating banks and allocation terms.
Are excess SIPC arrangements disclosed? Private insurance may cover some amounts above SIPC but has its own exclusions. Policy summary, limits and exclusions.
Are statements easy to reconcile? Clear records help prove what the firm held and what you authorized. Sample statement, confirmation format and delivery method.
How are transfers handled? Direct transfers to the legal broker or clearing firm reduce the risk of sending assets to an individual or unrelated affiliate. Transfer instructions and receiving-entity name.

Do not rank one cash option as universally safest. A bank sweep may provide FDIC coverage that fits one person’s deposit structure but add another bank to an already concentrated deposit balance. A money market fund may be convenient for another investor but remains a security whose value and terms must be understood.

What to do when a brokerage announces a closure or liquidation

Step 1: Determine what process is actually underway

Read the notice for terms such as “account transfer,” “successor firm,” “SIPA liquidation,” “trustee” or “customer claim.” A business closure can be resolved through a transfer without a SIPC proceeding. A formal liquidation will identify the court, trustee and claim procedure.

Step 2: Use official communications only

Monitor messages from the firm, its clearing broker, the SEC, SIPC and the court-appointed trustee. Use contact details in the official notice, not an unsolicited caller’s number. Save every notice and record when you received it.

Step 3: Download or request your records

Obtain current statements, trade confirmations, tax forms, transfer histories, beneficiary information and cash-sweep details if the systems remain available. If access is blocked, ask the trustee or receiving firm how to obtain account records.

Step 4: Compare any transferred account

When an account moves, verify positions, share quantities, cash, pending orders, margin balances, cost basis and registration. Some features or account types may require a new agreement at the receiving firm. Do not trade until you understand which orders remained active, were canceled or must be re-entered.

Step 5: File a SIPC claim if instructed

If a SIPA liquidation is opened, the trustee’s notice will explain how to file. Describe the property owed as of the filing date, attach supporting statements and confirmations, and identify any disputed or unauthorized transaction. Follow the specified submission method and retain proof of delivery.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 6: Meet the stated deadline

The SEC’s Investor Bulletin: SIPC Protection (Part 2: Filing a SIPC Claim) says the first customer-claim deadline is usually 30 or 60 days after publication of the liquidation notice. That is a general description, not a substitute for the deadline in your case. The controlling notice and court process govern, and a late claim can jeopardize recovery.

How customer property and SIPC advances fit together

There are separate stages in a liquidation. First, the trustee attempts to return securities and cash that belong to customers. If customer property is short, SIPC can provide advances within the statutory limits for each customer capacity. Amounts above those limits may become claims against the failed firm’s general estate, whose recovery and timing are uncertain. A private excess-SIPC policy, if the firm purchased one, is a separate contract with its own terms.

This structure explains why a statement showing a balance above $500,000 does not mean that the entire amount is guaranteed. It also explains why the value date matters: SIPC addresses the quantity and type of customer property owed under the liquidation rules, not a promise to reimburse every market move after the failure.

Examples of how the rules work

Example: securities fall in value before the failure

You own shares worth $400,000 when the broker fails, but their market value later drops to $280,000. SIPC does not make up the $120,000 decline. The issue for SIPC is whether the trustee can return the shares or equivalent securities, not whether the investment retained its former price.

Free tools Windows power users keep installed

Example: two taxable accounts at one broker

You have two individual accounts, each with $300,000 in securities. Different account numbers do not by themselves create two SIPC capacities. If both accounts are owned in the same individual capacity, they may be combined when applying the limit.

Example: individual account and IRA

An individual taxable account and a retirement account may involve different legal capacities. The exact treatment depends on the account documents and applicable rules, so use the capacity shown in the firm’s records rather than assuming every account type receives a separate limit.

Example: bank sweep plus existing bank deposits

Your brokerage sweeps $150,000 to Bank A, where you already have $150,000 in deposits in the same ownership category. The balances may count together for FDIC purposes, leaving less available coverage than the brokerage statement alone suggests. The program’s participating-bank allocation and current FDIC rules control.

Example: introducing broker fails

Your app provider closes, but the clearing broker still holds the securities and has complete records. The account may be transferred or serviced by another firm without a SIPA liquidation. Confirm the new contact, compare the first statement and keep the closure notice.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Common mistakes that weaken protection

  • Assuming “insured” means protected from losses. SIPC and FDIC address custody or bank-deposit failure under their respective rules; neither guarantees an investment’s market return.
  • Counting account numbers instead of legal capacities. Aggregation follows ownership capacity, not the labels in an app.
  • Ignoring the clearing firm. The customer-facing brand may not be the entity holding custody.
  • Calling every cash balance SIPC-protected. A bank sweep may be a deposit covered by FDIC rules, while a money market sweep is a security.
  • Waiting to dispute an unauthorized transaction. Delay can create a ratification dispute and leave you without contemporaneous evidence.
  • Missing the claim deadline. A 30- or 60-day typical period is not permission to wait; follow the exact liquidation notice.
  • Relying on a private excess-policy headline. Excess coverage may exclude particular assets, losses or customer categories.
  • Sending assets to an individual or unrelated affiliate. Verify the named legal receiving entity before initiating a transfer.

A practical annual review

  1. Confirm the legal names and SIPC status of the broker and clearing firm.
  2. Download the latest statement and a representative trade confirmation.
  3. Reconcile positions, cash, dividends, transfers and cost basis.
  4. Record the current cash-sweep election and participating banks.
  5. Compare sweep deposits with your other deposits at the same banks and ownership categories.
  6. Review beneficiary, joint-owner and trust documentation for accuracy.
  7. Check whether excess SIPC coverage or its terms have changed.
  8. Store records where you can retrieve them if the firm’s website or email service is unavailable.

These steps cannot eliminate market risk or guarantee recovery, but they make it much easier to identify the correct custodian, prove what you owned and meet the requirements of a transfer or liquidation.
