How to Protect an Investment Portfolio From Geopolitical and Sanctions Risk

Protecting a portfolio from war, sanctions and political fragmentation is a process rather than a single hedge. Map where every holding is exposed, diversify independent risk drivers, preserve liquid unencumbered assets, limit leverage, screen issuers and counterparties, and review the plan as laws and market infrastructure change. No allocation removes geopolitical or sanctions risk.

This guide explains the transmission channels, a practical review process for retail investors and institutions, and the failure modes that can turn a temporary shock into a permanent loss.

How geopolitical events reach your portfolio

A geopolitical shock can affect an asset even when the issuer is not located in the conflict zone. The International Monetary Fund identifies several overlapping channels:

  • Trade restrictions and export controls: Tariffs, embargoes or licensing rules can cut a company off from customers, components or energy.
  • Financial restrictions: Capital controls, asset freezes, sanctions and limits on access to payment systems can prevent an investor from buying, selling or receiving income.
  • Physical damage: War can destroy factories, ports, mines, pipelines, data centers and housing.
  • Investor risk aversion: Investors may sell risky assets broadly, widening credit spreads and depressing prices before a company’s earnings change.
  • Supply-chain disruption: A shortage of shipping capacity, semiconductors, fertilizer, food or fuel can raise costs across unrelated sectors.
  • Capital-flow reversal: Foreign investors may withdraw from a country, pressuring its currency, banks and local bond market.
  • Cross-border payment disruption: A blocked bank, restricted correspondent relationship or closed settlement route can strand cash or securities.
  • Higher sovereign debt and asset-price effects: Governments may borrow heavily for defense, subsidies or reconstruction, changing interest-rate and currency risks.

These channels can hit equities, corporate and government bonds, commodities, currencies, real estate, banks and pooled funds at the same time. Correlations that looked low in normal conditions can rise sharply during a crisis.

Why a price decline can become a permanent loss

A market drop is not automatically a permanent loss. It becomes harder to recover when you must sell to meet a margin call, redemption, tax bill or living expense. The IMF describes how abrupt asset-price declines can trigger collateral calls, forced selling, fund redemptions and contagion. A portfolio with adequate liquidity can wait; a leveraged portfolio may have to sell into a sanctions-driven gap or a closed market.

Step 1: Map every exposure before changing the allocation

Start with an inventory that goes beyond the fund name or exchange listing. For each security, account and private investment, record:

  • Issuer domicile and the countries where it actually operates.
  • Revenue, production, suppliers, customers and data infrastructure by country.
  • Trading currency, borrowing currency and the currency in which you will spend the money.
  • Custodian, broker, clearing venue, settlement system and likely payment route.
  • Sector, government contracts, state ownership and dependence on regulated infrastructure.
  • Liquidity terms, dealing frequency, notice periods, gates, lock-ups and redemption fees.
  • Use of derivatives, securities lending, repo, margin or other financing.

Look through mutual funds, exchange-traded funds and model portfolios. Download their latest holdings, country weights, sector weights and top-ten concentration. Two funds with different names may own the same large issuers or rely on the same banks, exchanges and payment rails. A fund label such as “global,” “emerging markets” or “defensive” does not by itself establish meaningful diversification; Investor.gov warns that a mutual fund or ETF can be narrowly focused.

Build an exposure map

Put each holding into a simple worksheet with columns for issuer, domicile, operating countries, currency, custody location, settlement route, sector and liquidity. Add a “common driver” column—for example, European natural gas, Chinese demand, U.S. technology supply chains, shipping through a particular strait or access to a specific clearing system. This reveals concentrations that an asset-allocation pie chart misses.

Step 2: Diversify across independent risk drivers

Diversification means spreading money among investments so losses in one may be offset by others. The SEC’s Investor.gov summarizes the idea as “Don’t put all your eggs in one basket.” Effective diversification has several dimensions:

  • Asset class: Combine an allocation suited to your goals from equities, high-quality fixed income, cash or cash equivalents and other permitted assets.
  • Issuer: Avoid having one company, bank, sovereign or fund determine the outcome.
  • Country and region: Balance economic and legal jurisdictions, while recognizing that many companies earn revenue globally.
  • Sector and supply chain: Check for hidden dependence on energy, shipping, chips, food inputs or government procurement.
  • Currency: Match part of the portfolio to future spending needs, while understanding that currency diversification can add volatility.
  • Liquidity bucket: Separate money needed soon from investments that can tolerate a long sale or settlement process.

Do not treat every foreign asset as a hedge. A foreign-listed company may still depend on the same supplier, commodity or payment system as your domestic holdings. Conversely, a domestic company may have substantial overseas revenue and sanctions exposure. Diversification reduces concentration; it cannot guarantee that one crisis will not affect several holdings together.

Use a written rebalancing rule

Choose either a calendar review or tolerance bands before a crisis. For example, you might review quarterly and rebalance only when a holding moves outside a pre-set range. Apply the rule after considering taxes, bid-ask spreads, fund costs and settlement delays. A written rule helps prevent an emotional rush into assets that have already risen or a forced sale after a sharp fall.

Step 3: Protect liquidity and remove avoidable leverage

Maintain a reserve of liquid, unencumbered assets for expected spending, taxes, emergency needs and any contractual margin requirement. The amount depends on your cash-flow stability, liabilities, investment horizon and access to credit; there is no universal percentage that is safe for every investor.

Stress-test the portfolio

Run scenarios rather than relying on a single forecast:

  1. A rapid equity drawdown combined with wider corporate-bond spreads.
  2. A currency gap or a sudden devaluation in a market where you hold assets.
  3. A stock-exchange closure, delayed settlement or inability to convert currency.
  4. A collateral call while the assets posted as collateral are falling.
  5. A fund redemption wave, temporary gate or delayed valuation.
  6. A payment delay that leaves cash trapped at a bank or intermediary.

For each scenario, list which assets can be sold within one business day, one week and a month; what haircut a lender might apply; and which expenses must still be paid. Keep enough liquid assets outside pledged accounts to avoid selling at the worst time.

Review financing terms

Read the agreement for margin triggers, eligible collateral, substitution rights, foreign-exchange rules, close-out provisions and the lender’s right to demand repayment. Leverage can magnify a geopolitical shock even when the underlying investment eventually recovers. Avoid borrowing against assets whose prices, trading hours or settlement systems could be disrupted by the same event.

Step 4: Screen sanctions and counterparty exposure

Sanctions are legal restrictions, not simply market-risk signals. A blocked transaction can be unlawful or impossible to settle even if the investment appears economically attractive. The Office of Foreign Assets Control (OFAC) says its sanctions programs and lists are updated frequently and recommends a risk-based compliance approach. Persons subject to U.S. jurisdiction can face civil penalties under strict-liability standards, meaning a violation may create exposure without proof of intent.

What individual investors should check

  • Whether your broker, fund manager, bank and custodian are regulated in a jurisdiction whose sanctions rules apply to you.
  • Whether the security, issuer, bank or fund has a stated restriction on investors from your country.
  • Whether the fund’s prospectus explains asset freezes, suspended dealing, blocked dividends or delayed redemptions.
  • Whether the transaction currency and payment banks can legally process the trade.
  • Whether a newly announced rule affects an existing holding, not just new purchases.

Use the official sanctions information made available by your government and ask your regulated intermediary how it handles list updates, false positives and blocked payments. OFAC guidance is U.S.-specific; residents and entities elsewhere must also follow their own jurisdiction’s rules and any rules that apply to the intermediary or transaction.

Controls for professional and private-market investors

Direct securities, private funds, lending, insurance and cross-border payments require deeper checks. Screen the issuer, directors, beneficial owners, guarantors, lenders, distributors, major counterparties and payment banks against applicable lists. Document the screening date, data source, ownership analysis, false-positive resolution, escalation decision and treatment of a blocked or rejected payment. Re-screen at onboarding, before material transactions and on a schedule tied to the risk of the relationship.

Also examine indirect exposure. A company may not be listed but could rely on a sanctioned supplier, a restricted shipping route or a state-owned customer. Contractual representations, audit rights, termination clauses and alternative payment routes can reduce operational risk, but they do not replace legal advice.

Step 5: Track rules, market infrastructure and early indicators

Monitor official sanctions announcements, investment-screening decisions, capital controls, exchange and settlement restrictions, export controls, sovereign-credit changes, commodity prices, shipping disruptions and fund notices. Set a schedule and an owner for each task rather than checking headlines only after prices move.

Investment screening is becoming more common

The OECD reported in 2024 that more than four out of five OECD members operate investment-screening mechanisms, up from 55% at the end of 2020 and just over 42% a decade earlier. The OECD describes case-by-case investment screening as the most common approach to managing investment-related national-security risk and emphasizes non-discrimination, transparency, predictability, proportionality and accountability. A transaction that was permitted previously may face review under a new rule.

In the European Union, Regulation (EU) 2026/1386 entered into force on 17 June 2026 and is scheduled to fully apply on 17 January 2028. Investors with European transactions should confirm which obligations apply during the transition and after full application with qualified local advisers.

Use scenarios instead of one geopolitical prediction

  • Limited sanctions: A few issuers or sectors are restricted while payment systems remain broadly open.
  • Expanded or secondary sanctions: More counterparties face restrictions, increasing compliance costs and reducing liquidity.
  • Payment-system disruption: Banks, currencies or settlement venues become unavailable, delaying income and exits.
  • Supply shock: Energy, food, shipping or critical inputs become scarce, changing inflation and interest-rate expectations.
  • Prolonged fragmentation: Trade, technology and capital markets split into blocs, reducing the value of historical correlations.

For each scenario, identify which holding is exposed, what evidence would confirm the scenario, what action is permitted, and who must approve it. This creates a decision process instead of a headline-driven trade.

What recent evidence says about financial fragmentation

The IMF’s 2023 Global Financial Stability Report found that cross-border banking flows to Russia and its allies fell by about 20% relative to prewar levels after Russia’s invasion of Ukraine and subsequent sanctions. Cross-border portfolio-debt flows fell by about 60%. These figures illustrate how quickly financing and market access can contract; they are not a forecast for every country or future conflict.

Reduced flows can affect valuation, refinancing, currency liquidity and the ability to repatriate proceeds. A portfolio review should therefore ask not only “Could this asset fall?” but also “Could I still trade it, receive income and move the proceeds if restrictions expand?”

Choosing among protective changes

Evaluate every proposed change on the same decision axes. A move that lowers country concentration may increase currency volatility, taxes or liquidity risk.

Decision axis Questions to answer
Concentration Does the change reduce exposure to a country, issuer, sector, supplier or payment route that already dominates the portfolio?
Liquidity under stress Can the position be sold, valued and settled when markets are closed, gated or disorderly?
Sanctions and operations Are the issuer, beneficial owners, custodian, banks and settlement route screened under the rules that apply?
Volatility and correlation Could the proposed hedge fall for the same geopolitical reason as the assets it is meant to protect?
Cost and tax What are trading costs, fund expenses, currency conversion costs, taxable gains and recurring compliance costs?
Implementation Can you monitor, document and rebalance the position with the people and systems available?

Do not assume that gold, commodities, defense shares, cash or foreign assets are universally “sanctions-proof.” Gold can face custody, storage, pricing and jurisdiction risks; commodities can be exposed to shipping and export controls; defense companies depend on government budgets and licensing; cash can be trapped at a bank or lose purchasing power; and foreign assets add currency, custody and legal risks.

A practical process for different investors

Retail investors

  1. Download current holdings for every account, including fund look-through data.
  2. Mark overlapping top holdings, country weights, currencies and sectors.
  3. Separate emergency cash and near-term spending from long-term investments.
  4. Check margin, securities-lending and redemption terms; remove leverage you could not fund during a severe drawdown.
  5. Use broad, low-cost funds where they fit your objectives, but read their concentration, domicile, custody and sanctions disclosures.
  6. Review the map at least annually and after a material change in sanctions, capital controls or fund terms.

Professional, family-office and private-market investors

  1. Assign responsibility for sanctions, geopolitical and operational-risk oversight.
  2. Maintain an issuer, beneficial-owner, counterparty, bank, payment-route and supply-chain register.
  3. Set risk tiers and escalation thresholds for high-risk jurisdictions, sectors and state-linked entities.
  4. Test alternative custodians, currencies, settlement venues and communication channels.
  5. Record screening evidence, approvals, blocked-payment procedures and re-screening dates.
  6. Run liquidity, collateral, valuation and redemption simulations with investment and legal teams.

Common mistakes and how to correct them

  • Buying a single “safe-haven” asset: Replace the bet with diversification across independent drivers and a defined liquidity reserve.
  • Counting funds instead of underlying exposures: Aggregate holdings across all funds and accounts.
  • Ignoring operational risk: Map custody, settlement, payment and conversion routes, not just market prices.
  • Using leverage to preserve returns: Recalculate collateral needs under price gaps and delayed sales; reduce borrowing that could force liquidation.
  • Screening once: Establish recurring monitoring because sanctions programs and lists change frequently.
  • Assuming foreign means independent: Check common suppliers, currencies, banks, commodities and geopolitical alliances.
  • Trading on headlines: Follow a written rebalancing and escalation rule, while allowing for legal, tax and settlement constraints.
  • Applying another country’s rulebook: Confirm the requirements of your residence, the issuer, the intermediary and the payment jurisdictions.

Limits of what a portfolio can achieve

No fixed percentage allocation, asset class or hedge protects every investor from sanctions or war. The appropriate design depends on jurisdiction, time horizon, risk tolerance, tax position, spending currency, leverage and access to professional advice. Diversification can reduce concentration; liquidity planning can reduce forced selling; and screening can reduce compliance failures. None can guarantee market access, stable prices or uninterrupted payments.
