You can, however, limit the damage by choosing an allocation you can live with, diversifying broadly, keeping enough liquidity for near-term spending, rebalancing by rule rather than emotion, and coordinating withdrawals with taxes and account rules. The right mix depends on your time horizon, financial situation, goals, and ability and willingness to tolerate losses.
What protection can—and cannot—mean
Protection is a risk-management process, not a product that promises a positive return. Every security carries risk. Stocks can lose substantial value; bonds can fall when interest rates rise or when issuers have credit problems; and cash equivalents can lose purchasing power to inflation. A portfolio designed for a near-term withdrawal need should not be managed the same way as money that may remain invested for decades.

The SEC describes asset allocation this way: “Asset allocation means how you spread your investments across different asset types, such as stocks, bonds, and cash.” Your objective is to select a mix whose potential losses and volatility are financially and emotionally sustainable, then follow a written process when markets move.
A long time horizon may give a diversified portfolio more opportunity to recover from a decline, but it does not guarantee a recovery on your timetable. Money needed soon has less time to recover, so its exposure to volatile assets generally deserves closer scrutiny.

Start with a personal risk and cash-flow assessment
Map when each dollar will be needed
Separate your retirement resources into time horizons. List essential expenses, discretionary spending, expected Social Security or pension income, and large irregular costs such as medical care or home repairs. Identify which account will fund each need and when. The shorter the horizon, the less appropriate it is to rely on an asset that could be sharply down when you must sell.
Measure ability to take risk
Ability is your financial capacity to withstand a loss. Consider job or business income, guaranteed retirement income, debt, emergency savings, insurance, taxes, required distributions, and whether a spouse or dependent relies on the portfolio. A household with substantial guaranteed income may be able to tolerate more market volatility than one that depends on portfolio withdrawals for basic expenses, even if both investors describe themselves as “aggressive.”
Measure willingness to take risk
Willingness is your behavioral tolerance. A paper loss can become permanent if you sell in panic. Write down how you would respond to a 20%, 30%, or larger stock-market decline before one occurs. If your planned allocation would make you abandon it during a downturn, the allocation is too risky for your behavior, regardless of its long-term expected return.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Repair Windows errors before they cause bigger problems3Fix the driver behind crashes, sound loss and screen glitchesState the objective in writing
Your investment policy statement can be short. Record the target allocation or acceptable ranges, the rebalancing trigger, the accounts used for spending, the conditions that permit a strategy change, and who may approve a change. A written rule prevents a dramatic headline from becoming an improvised portfolio decision.
Build diversification that addresses concentration risk
Diversification means spreading risk across asset categories and within each category. Owning many funds does not automatically diversify you if they all hold the same companies, sector, country, or credit exposure. A portfolio concentrated in one employer’s shares, one industry, one country, or one type of bond can be vulnerable even when it contains multiple individual investments.

- Across categories: combine growth-oriented assets with assets whose risks differ, such as high-quality bonds and cash reserves, according to your plan.
- Within categories: avoid excessive exposure to a single issuer, sector, maturity, credit rating, or geographic market.
- Across account types: coordinate taxable accounts, traditional retirement accounts, and Roth accounts so that taxes and withdrawal flexibility are considered alongside investment risk.
Correlation can rise during a crisis: assets that usually move differently may decline together. The SEC’s saving-and-investing guide puts the limitation plainly: “Diversification can’t guarantee that your investments won’t suffer if the market drops.” Diversification reduces concentration risk; it does not eliminate market losses or guarantee a positive result.
Know what stocks, bonds, and cash contribute
| Asset category | Potential role | Main risks and trade-offs | Questions to ask |
|---|---|---|---|
| Stocks | Long-term growth and protection against some inflation risk | Highest day-to-day volatility among the three broad categories; losses can be severe and recovery timing is uncertain | Can the money remain invested through a major decline? Is exposure concentrated by company, sector, or country? |
| Bonds | Income and generally lower volatility than stocks | Interest-rate, credit, inflation, call, and liquidity risks; high-yield bonds carry more credit risk than higher-quality bonds | What are the maturity, duration, credit quality, and default exposures? Could withdrawals force sales after a rate or credit shock? |
| Cash and cash equivalents | Liquidity for near-term spending and a buffer against forced sales | Lowest expected return of these categories and purchasing-power risk when inflation exceeds the yield; not risk-free in real terms | How much is needed for scheduled spending, taxes, and emergencies, and how will the reserve be replenished? |
These are broad characteristics, not guarantees. A bond fund can lose money, and a cash balance can lose purchasing power. The appropriate amount in each category follows from your horizon, income needs, risk capacity, and objectives—not from a universal percentage.

Use a written rebalancing process
Market movements change your portfolio’s weights. If stocks rise faster than bonds, your stock allocation may become larger than intended; after a stock decline, it may become smaller. Rebalancing restores the mix you selected instead of trying to predict the next market move.
Choose the rule before the next decline
Common approaches are a calendar review, such as every six or twelve months, or a predetermined percentage-point threshold. The SEC notes that rebalancing tends to work best relatively infrequently. A rule should specify what you will check, the permitted ranges, and who makes the decision.
Direct new money before selling
In a workplace plan or an account receiving contributions, send new contributions toward an underweight category when practical. This can reduce trading and taxable sales. During retirement, direct withdrawals from an overweight asset only if doing so does not undermine your spending plan or create an undesirable tax result.

Check costs and taxes first
Before a sale or exchange, review transaction charges, bid-ask spreads, fund redemption rules, capital-gains consequences, and whether the account is taxable or tax-advantaged. Traditional and Roth 401(k)s and IRAs are tax-advantaged account types, but their distribution and tax rules differ. The SEC’s March 31, 2026 Investor.gov bulletin advises investors to understand and compare investment-product and service fees. Verify current tax rules with the plan administrator or a qualified tax professional rather than relying on an old age, limit, or tax-rate assumption.

Record the action
Keep a dated record of the portfolio weights, the trigger that required action, the trades or contribution changes, fees, and tax effects. If you decide not to rebalance, document why and when the decision will be reviewed.
Manage withdrawals during a downturn
For a retiree, the order of returns matters as well as the average return. Selling investments to fund withdrawals after a decline can lock in losses and leave fewer dollars participating in a later recovery. The Government Accountability Office describes “another factor that can affect the success of drawdown strategies is the sequence of investment returns.” This is a risk created by withdrawals interacting with returns, not a forecast of what markets will do.
Why the sequence effect occurs
Imagine two portfolios with the same average return. If the first years contain a large loss while withdrawals continue, the account sells more shares at depressed prices. Even if strong returns arrive later, the smaller remaining balance has less capital to compound. The reverse sequence can leave more assets invested when favorable returns occur.
GAO’s hypothetical illustration
In a 2011 GAO example, a person starts with $100,000 at age 65, withdraws 9% initially through monthly payments, and experiences return sequences that each average 7% annually. A sequence of a 7% gain, 13% loss, and 27% gain repeated was illustrated as lasting 18 years. Reversing the order of the second and third returns was illustrated as lasting 24 years. Both examples ran out of money before age 90. GAO used the unusually high 9% drawdown to make the sequence effect visible; these assumptions are neither a recommended withdrawal rate nor a prediction for your portfolio.

Coordinate the spending decision
The sustainable amount to withdraw and the account or asset to sell depend on your other income, tax bracket, account rules, required distributions, portfolio diversification, and spending flexibility. A downturn may call for reducing discretionary spending, using available income sources, or changing which account supplies cash, but no cash reserve, bond ladder, annuity, or withdrawal formula universally removes sequence risk. Review the plan rather than applying a fixed rule without regard to your circumstances.
Should you sell everything after a market drop?
A blanket “never sell” rule is as unsuitable as an instruction to sell all stocks. You may need to sell for living expenses, taxes, a changed goal, a concentration problem, or a risk level you can no longer tolerate. The decision should be tied to the written plan and liquidity needs, not to a forecast based on fear.
The SEC warns that selling all stock assets when the market is down can lock in losses and cause an investor to miss some subsequent gains. Before changing the allocation, ask:
- Has my time horizon, income, health, or spending need changed?
- Am I correcting a concentration or tax problem, or reacting only to a headline?
- What is the tax and transaction cost of the proposed sale?
- What evidence would cause me to restore the previous allocation?
Evaluate a target-date fund carefully
Target-date funds typically shift from a higher stock allocation toward more bonds as the named retirement year approaches. That automation can simplify allocation and rebalancing, but the year in the fund’s name does not establish that the fund fits your risk or withdrawal needs.

- Fees: the target-date fund’s expense ratio plus fees charged by underlying funds or the retirement plan.
- Withdrawal flexibility: whether the fund’s risk level matches the account from which you will actually spend.
Two funds with the same target year can have different glide paths, holdings, fees, and downside exposure. Compare disclosures rather than selecting by date label alone.
Compare practical ways to manage the portfolio
| Approach | Who makes allocation and rebalancing decisions? | Flexibility and exposure | Costs, taxes, and constraints to examine |
|---|---|---|---|
| Self-managed allocation | You set the policy, monitor drift, and execute changes | Most flexible; you can tailor holdings and withdrawal sources, but you bear the risk of inaction or emotional decisions | Fund expenses, trading costs, taxable gains, plan investment menu, and the time required to monitor |
| Target-date fund | The fund manager follows a preset glide path and rebalances internally | Simple implementation; exposure is determined by the fund’s “to” or “through” design and holdings | Expense ratio, underlying-fund fees, plan restrictions, and whether the glide path matches your spending horizon |
| Qualified financial professional | You and the professional agree on the policy; the professional may implement and monitor it | Can incorporate income, taxes, insurance, estate issues, and account-specific withdrawals; quality and scope vary | Advisory or planning fees, conflicts, trading and fund expenses, services provided, and professional credentials |
No source establishes one of these approaches as best for every investor. If you seek help, ask how the professional is paid, what services are included, how often the plan is reviewed, what investments may be used, and how conflicts are handled. Use the SEC’s investor-education tools to research a professional’s background and services.
A downturn checklist for retirement savers
- Confirm liquidity: identify the cash needed for the next several months of planned spending, taxes, and known bills, and identify where it is held.
- Review the allocation: compare current weights with your written targets and ranges; do not infer risk from the number of funds alone.
- Check concentration: look through funds for repeated exposure to an employer, sector, issuer, country, or high-yield credit.
- Recalculate the spending plan: separate essential from discretionary withdrawals and test what happens if returns are weak early in retirement.
- Review account and tax rules: confirm distribution requirements, withholding, taxable-account consequences, and any plan limits before moving money.
- Apply the rebalancing rule: use contributions or withdrawals first when appropriate, then trade only after considering fees and taxes.
- Document any exception: if your plan has changed, record the new goal, horizon, allocation, and review date rather than making an unexplained tactical bet.
When to get individualized help
Personalized guidance can be useful when a decision combines investment allocation with tax planning, required distributions, concentrated stock, a pension election, an annuity choice, business income, or a health-related spending uncertainty. Bring your account statements, plan documents, income sources, spending estimate, tax return, insurance coverage, and written goals to the meeting.
Ask for the recommendation in writing, including assumptions, downside scenarios, fees, tax consequences, liquidity limits, and the conditions for changing course. Check the professional’s registration, disciplinary history, services, and compensation through SEC resources and applicable regulatory databases. You do not need to hire an adviser solely because markets are falling; the purpose of advice is to improve a decision that your own information and process cannot reasonably address.
Bottom line: make the plan survivable
The most durable defense against a major market decline is a portfolio and spending plan you can continue to follow. Match risk to the time each dollar will be needed, diversify without assuming losses are impossible, keep appropriate liquidity, rebalance by a preselected rule, and treat withdrawals as part of the investment decision. Review the plan when your goals, income, health, taxes, or account rules change—not simply when a market headline becomes frightening.
