How to prevent construction cost overruns when demand is rising

Keep a construction project on budget in a hot market by treating the budget as a live, risk-adjusted forecast rather than a fixed promise. Freeze a usable scope baseline, price the remaining risks, separate contingency from escalation, put volatility into procurement and contract terms, control every change, and compare forecast-at-completion with the approved funding at a regular cadence.

Rising demand makes this discipline more important. The RICS Global Construction Monitor Q4 2025 describes demand-driven competition, material price hikes, global supply-chain problems, shortages of skilled labour, inflation and financing constraints in surveyed markets. Those conditions can increase both direct cost and the time a project remains exposed to cost growth. A stale estimate, an unreserved long-lead item or an optimistic recovery plan can turn a manageable variance into an overrun.

Why rising demand makes an old estimate unreliable

A bid or feasibility estimate is a snapshot of prices, productivity, design information and schedule assumptions. When demand rises, each of those inputs can move before the project is committed. Suppliers may quote shorter validity periods, lead times can lengthen, subcontractors may have less capacity, and labour scarcity can reduce productivity or require premium rates. Financing constraints can also delay payments, procurement and work packages, extending the period in which prices can change.

The practical consequence is not that every project needs an arbitrarily larger allowance. It is that the estimate must show what is known, what is uncertain, how uncertainty is priced and who can act on it. A single precise number hides the difference between a defined cost and a risk allowance.

Start with a scope baseline that can actually be priced

Before deciding how much contingency to carry, document the basis of the estimate. The baseline should be usable by the estimating, design, procurement and construction teams, not just a headline budget for an approval meeting.

Record design maturity and quantities

State which drawings, specifications and quantity takeoffs support each major cost. Identify work that is conceptual, incomplete or awaiting a design decision. Quantities should have a source and a revision date so that a later change can be distinguished from an estimating error.

Write down constructability and production assumptions

Describe the means and methods assumed by the estimate: access, site logistics, working hours, crew composition, production rates, temporary works and sequencing. A quantity may be correct while its assumed installation rate is unrealistic under the actual site or labour conditions.

Define exclusions and interfaces

List items outside the estimate, such as utility relocations, permits, owner-furnished equipment, testing, commissioning, taxes or temporary facilities when they are not included. Identify who owns each interface. An exclusion that nobody owns is a likely future change order.

Set the schedule and market basis

Give the estimate a base date and a schedule basis, including the expected procurement and construction periods. State whether prices are supplier quotes, historical rates, budgetary allowances or indexed values, and how long each quote is valid. A forecast cannot be updated consistently if its original market basis is unknown.

Present the result as a range that narrows as design and market information mature. UK Government Cost Estimating Guidance (2021) states: “The cost estimate should be presented as a range to account for the level of risk and uncertainty inherent in the project.” The range is not a substitute for analysis; it makes confidence and remaining uncertainty visible.

Build a risk-linked estimate instead of a generic cushion

Create a risk register that connects each material uncertainty to a probability, an impact, an owner and a response. Coordinate it with the execution plan so that a mitigation is funded, scheduled and assigned rather than merely written in a spreadsheet.

Include the full set of cost drivers

  • Scope and design: incomplete requirements, design development, quantity growth and changes in performance criteria.
  • Schedule: delayed approvals, lost float, out-of-sequence work, acceleration and extended site overhead.
  • Site and utilities: unknown ground conditions, access restrictions, existing services and relocation requirements.
  • Environmental and third-party matters: remediation, protected resources, permits, neighbours, easements and right-of-way.
  • Labour and productivity: availability, wage pressure, learning curves, absenteeism, industrial action and lower-than-assumed production.
  • Supply chain and price: long-lead equipment, supplier capacity, logistics, tariffs where applicable, and changes in steel, cement, fuel, asphalt or other volatile inputs.
  • Commercial and financing: payment timing, credit constraints, bonding, insurance and contract obligations.

Give every risk an owner and trigger

For each entry, record the person or organisation responsible for monitoring it, the early-warning signal, the mitigation, dependencies and the estimated cost if it occurs. Examples of triggers include a supplier quote expiring, a lead time passing the schedule need date, a design package missing a release milestone or labour coverage falling below the planned crew level.

Quantify exposure and residual risk

Estimate the cost of the risk before mitigation and the remaining exposure after the planned response. Do not place the same risk in several allowances. A risk register should show whether an allowance is still needed, has been reduced by action or has occurred and moved into the current forecast.

Separate the contingency types

Different allowances answer different questions. Combining them into one unexplained percentage makes it difficult to know what can be spent and what remains available.

Allowance What it covers Control rule
Design or scope contingency Uncertainty that remains while requirements, design and quantities mature. Reduce it as design decisions are closed; draw it only for an identified scope or design uncertainty.
Construction contingency Residual construction risks such as site conditions, productivity, sequencing and execution interfaces. Release against a documented construction risk or event and record the draw in the forecast.
Management or unallocated contingency Reserve held for genuinely unidentified or cross-cutting uncertainty under the project’s governance. Keep ownership and approval authority explicit; never use it to conceal an unexplained variance.
Special allowances Separately identifiable exposures such as utilities, environmental mitigation, right-of-way or highly specialised technology. Track each allowance against its own scope, assumptions and decision milestones.

Contingency should be based on residual, quantified risk and contract conditions, not on a universal rule. As context, Federal Highway Administration guidance normally uses 5% to 10% construction contingency for cost growth during construction; projects with high scope-change risk may approach 15%. UK Government and the Infrastructure and Projects Authority guidance cites 3% to 5% of total project cost expected before construction commencement in the context of the cited estimating activity. These figures are context-specific guidance, not a default for every project, location or contract.

Model escalation and decide how to buy volatile materials

Escalation is the change in price between the estimate base date and the date the cost is incurred. State both dates and the forecast-to-completion escalation in the estimate. A project can have adequate construction contingency and still overrun if escalation is omitted or mixed into an untraceable allowance.

Compare early purchasing with holding the risk

For steel, cement, fuel, asphalt and other volatile inputs, compare the cost and risk of buying early with the cost of storage, financing, insurance, handling, design uncertainty and potential waste. Early purchase can protect a price and a slot, but it can also lock the project into quantities or specifications that later change. The decision belongs in the risk register and procurement schedule, not in an informal promise from a supplier.

Use current supplier quotes intelligently

Obtain quotes that state validity, delivery date, escalation assumptions, freight, taxes, minimum order quantities and cancellation terms. Compare multiple quotes where the market allows and verify that the quoted lead time fits the construction sequence. A low quote with an expired validity period or an unreserved delivery risk is not a firm budget number.

Evaluate alternatives and indexed clauses

Where performance requirements permit, price alternative materials or suppliers and document the technical approval path. In a contract, an index-linked price-adjustment clause can reduce the speculative inflation premium that bidders add to a long fixed-price period. The owner must then hold a reserve for the index movement and define the index, base date, measurement interval, caps or floors and documentation required for payment.

Know what a fixed price does and does not do

A fixed-price term transfers defined price risk only to the extent the scope, quantities, validity period and exclusions are clear. It does not eliminate design changes, unforeseen site conditions, owner-directed changes, delay costs or a supplier’s inability to perform. Before accepting a premium for fixed pricing, compare it with a transparent adjustment mechanism and the owner’s ability to fund a reserve.

Control scope creep and change orders at the source

Uncontrolled change is one of the fastest ways for a rising-market project to lose budget visibility. Establish a formal change log before the first change appears.

  1. Identify the trigger. Record whether the request comes from an owner decision, design development, a field condition, a code or permit requirement, a supplier issue or a contractor proposal.
  2. Describe the proposed change precisely. Reference the drawing, specification, quantity, location and affected work package. Separate a true scope change from correction of an estimating or contractor error.
  3. Price cost and time together. Capture direct cost, indirect cost, escalation during any extension, schedule effect, productivity effect and potential knock-on changes.
  4. Identify funding and risk impact. Show whether the money comes from an approved change budget, a named contingency, a client funding decision or a contract entitlement. Update the risk register if the change creates or removes exposure.
  5. Obtain the required approval before committing. Set authority levels and require written approval for changes above them. Emergency work should have a documented emergency path, not an informal bypass.
  6. Reforecast the final cost. After approval, update committed cost, remaining work, contingency and forecast-at-completion. Do not wait for the final account to discover that a series of small changes consumed the reserve.

Maintain a log of rejected, pending and approved changes. Pending changes belong in a separate exposure view so that the approved budget is not understated and the forecast is not confused with an obligation.

Track leading indicators, not only invoices

Invoices show what has already happened. Leading indicators show whether the forecast is about to move.

  • Bid coverage: number and quality of bids received for each package, quote validity and bidder withdrawal.
  • Supplier lead times: promised versus required dates, manufacturing slots, logistics constraints and long-lead release status.
  • Labour availability: planned versus available crews, wage changes, overtime and productivity against the production rate in the estimate.
  • Design and RFIs: unresolved requests, late design packages, revisions after procurement and the value of work awaiting clarification.
  • Schedule float: consumption of critical-path float and the cost of recovery or acceleration.
  • Committed versus forecast cost: purchase orders and contracts compared with the cost still expected for incomplete work.
  • Contingency draw rate: amount and frequency of draws compared with physical progress. A reserve consumed early is a warning even when the project is reporting on budget.
  • Market movement: updated supplier quotes and relevant material or labour price changes since the estimate base date.

Escalate when trends consume contingency faster than physical progress, when a mitigation misses its trigger date or when the forecast range widens. A monthly review may be adequate for a stable project; active procurement, rapid market movement or a critical design phase may require weekly review of the affected packages.

Make forecast-at-completion the central control number

At each reporting cycle, calculate the expected final cost from actual cost, committed cost and the realistic cost to complete. Keep the following components visible rather than collapsing them into one total:

When the forecast rises, explain the cause in the same report: quantity growth, a changed design, a market quote, a productivity variance, a schedule delay, a risk event or a commercial claim. Investigate material changes instead of masking them with an optimistic recovery plan or an unexplained transfer from contingency.

Use governance that matches the risk

Assign clear decision rights. The project manager can manage within delegated limits; commercial, design, procurement and finance leads should own the risks in their domains; a sponsor or change board should approve changes that exceed authority or alter the approved funding. The risk owner is responsible for action, while the cost manager maintains the integrated forecast.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use a consistent report format so that decision-makers can compare periods. Report the base estimate, risk allowance, contingency, escalation and confidence range separately. Include the top risks, changes awaiting approval, procurement decisions due next, and the actions required before the next review. Transparency is more useful than false precision.

A practical implementation sequence

  1. Set the data date. Freeze the estimate base date, schedule version, design issue and market assumptions.
  2. Reconcile scope. Match drawings, specifications, quantities, exclusions, interfaces and the execution plan.
  3. Refresh the risk register. Add current market, labour, site, utility, environmental, third-party and financing exposures; assign owners, triggers and mitigations.
  4. Rebuild the allowances. Separate design or scope contingency, construction contingency, management reserve, special allowances and escalation.
  5. Test procurement choices. Compare early purchase, current quotes, alternatives, indexed adjustment and fixed-price terms for each volatile or long-lead package.
  6. Clean the change log. Price pending requests, approve or reject them through the defined authority and update the forecast after every approved change.
  7. Set the review cadence. Choose weekly or monthly monitoring based on volatility, procurement timing and schedule risk; define the thresholds that trigger escalation.
  8. Publish a range. Give the sponsor the forecast-at-completion, confidence range, remaining reserve and the decisions needed to protect it.

Common failure modes and corrections

Using one percentage for every uncertainty

Failure: A generic allowance obscures whether the problem is design, construction, escalation or an unidentified risk. Correction: split the allowance by type and tie each draw to a risk or approved event.

Locking a price before the scope is stable

Failure: early purchase or a fixed price protects a quantity or specification that later changes, creating storage, cancellation or rework costs. Correction: confirm design maturity, release dates and change terms before paying for price certainty.

Ignoring lead time because the price looks acceptable

Failure: a nominally cheap item arrives after the planned installation window, causing resequencing, overtime or extension costs. Correction: evaluate price and delivery together and assign an owner to the release decision.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Approving changes without a new forecast

Failure: each change appears affordable, but the cumulative effect consumes contingency and schedule float. Correction: update forecast-at-completion and remaining contingency immediately after approval.

Reporting only actual spend

Failure: early invoices can be low while uncommitted work is exposed to market movement. Correction: track committed cost, cost to complete, quote validity, lead times and risk exposure.

Using contingency to make the original estimate look unchanged

Failure: transfers hide the reason for deterioration and leave the sponsor without an early warning. Correction: show the base estimate, each draw, the event causing it and the revised range.

How to choose between procurement and contract approaches

Evaluate each approach against the same decision axes: scope and design maturity, estimate confidence range, residual risk, escalation exposure, procurement and contract allocation, schedule certainty, contingency ownership and ease of updating with new market data.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Early purchase: strongest when the specification and quantity are stable, the item is genuinely long-lead and storage or financing costs are acceptable; weaker when design may change.
  • Supplier quotes with a short validity: useful for current market discovery, but the estimate must show the expiry date and the risk of re-quoting.
  • Indexed price adjustment: transparent when the relevant index and administration are defined; requires an owner-held reserve and disciplined measurement.
  • Fixed price: valuable for well-defined scope and a period the supplier can realistically cover; the premium and exclusions should be compared with the owner’s ability to retain and manage escalation.
  • Alternative materials or suppliers: can reduce concentration and lead-time risk when technical approval, warranty and performance requirements are preserved.

No contract form removes uncertainty. It allocates particular risks, and the estimate must retain an allowance for risks that remain with the owner.

Questions project owners commonly ask

What contingency should a construction project carry?

There is no universal percentage. Quantify residual risk after mitigation and reflect scope maturity, schedule, market volatility and contract allocation. FHWA guidance gives 5% to 10% as a normal construction contingency context, with high scope-change projects potentially approaching 15%; UK Government guidance cites 3% to 5% of total project cost expected before construction commencement for the specified estimating activity. Treat those as contextual benchmarks, not automatic answers.

Should material prices be locked in early?

Lock a price early only after checking design stability, quantity certainty, delivery need, storage, financing, cancellation and supplier-performance risk. Compare that option with an indexed clause or other transparent adjustment mechanism and reserve funding for the exposure that remains.

Can a fixed-price contract prevent an overrun?

It can limit defined price movement, but it does not prevent overruns caused by scope changes, unforeseen conditions, delay, owner instructions, exclusions or an inability to deliver. The protection depends on the contract’s scope, validity period, adjustment provisions and risk allocation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

How often should the budget be reforecast?

Use a cadence that matches volatility. Review affected packages weekly during active bidding, design release or rapidly moving markets; a stable project may use a monthly integrated forecast. Increase frequency whenever contingency is being consumed faster than physical progress or a critical mitigation is late.

What is the first step when the forecast starts rising?

Identify the driver and update the risk and change records before searching for savings. Confirm whether the movement is a quantity, design, productivity, schedule, escalation or contract issue, then price the remaining work and present the revised forecast range with an action owner.
