A prediction-market position can offset a business exposure only when the contract’s event, timing, payout and settlement process track the loss you are trying to manage. A related headline or a favorable market price is not proof of a hedge. Treat the position as a separate financial exposure, cap the amount you can lose, and verify that you could actually exit or collect under the contract’s rules.
Start with the business risk, not with a contract listing. Define the dollar impact of each plausible outcome, then test the contract’s exact definition, expiration, settlement evidence, liquidity and applicable rules against that exposure. No universal position size or hedge ratio works for every company.

What a business hedge with an event contract is—and is not
An event contract pays according to whether a specified event occurs, rather than according to a company’s sales, profit or asset price. A business might consider one when a discrete event could cause a measurable loss: a weather condition that damages crops, a regulatory decision that delays a project, or another externally observable trigger.

The economic purpose is different from a trading thesis. A hedge is intended to offset an existing or expected loss. Speculation is a bet that an outcome is mispriced or that a particular result is likely. The same position can look like either one depending on the company’s underlying exposure. Holding a “yes” position because management expects the event to happen is not automatically a hedge; it is a hedge only if the payout arrives when the business suffers and is large enough, after costs, to reduce that loss.

The Commodity Futures Trading Commission’s educational explanation uses a citrus farmer concerned about a freeze as an illustration of how an event contract might relate to an economic risk. The example demonstrates the matching idea, not a guarantee that any particular farmer, contract or payout will offset the actual crop loss. Local temperatures, timing, acreage, insurance terms and contract wording can all create a gap.
Define the business exposure before looking at a market
Write an exposure statement that is independent of your opinion about the event’s probability. This prevents a market quote from becoming the starting assumption.
Specify the loss mechanism
Identify the operational outcome that creates the financial impact. It might be lost inventory, higher replacement cost, delayed revenue, a contractual penalty, additional financing expense or a combination. State who in the business owns the exposure and which accounts or cash flows will show it.

Record when the risk begins, when it ends and whether the impact is immediate or delayed. A contract settling on a single date may not cover a business risk that accumulates over several weeks. Conversely, a contract that covers a broad period may pay after the company has already incurred an unrecoverable cost.
Build outcome scenarios in dollars
Use a small scenario table rather than one forecast. Include at least a favorable outcome, a central outcome and a severe outcome. Estimate the business impact before considering any contract payout.
| Scenario | Business event | Estimated business impact | What would change the estimate |
|---|---|---|---|
| Favorable | Trigger does not occur | Normal operating result | Demand, supply or execution changes |
| Central | Partial or localized trigger | Moderate cost or delay | Geography, duration and recovery rate |
| Severe | Trigger occurs at the damaging level | Largest modeled loss | Capacity, insurance, customer commitments and financing |
Keep this analysis separate from a statement such as “the market is likely to settle yes.” The first describes an exposure; the second describes a trade view. You need both to evaluate a position, but combining them too early can hide a mismatch.
Match the contract to the real business trigger
A contract can be correlated with a business risk and still fail as a hedge. Compare the legal event definition with the operational event that causes the loss.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsEvent definition and threshold
Read the exact condition that determines a “yes” or “no.” Check whether the contract requires a threshold, a count, a named person’s action, a date range or a particular sequence of events. “A storm affects the region” is not equivalent to “an official station records at least a stated temperature threshold during specified hours.” Small wording differences can determine whether the position pays.
Timing and expiration
Compare the contract’s observation period and expiration with the exposure window. Note the time zone, the cutoff time and any rule that treats an event occurring shortly before or after the deadline differently. If the business loses money before settlement but the contract cannot pay until later, the position may create a cash-flow problem even when the final direction is correct.

Geography and scope
Verify the location, population, facility, jurisdiction or market included in the contract. A national statistic may not describe conditions at a company’s plant. A city-level event may not capture a supplier’s location. If the business exposure is spread across several sites, determine whether one contract covers the relevant aggregate or only a single point.
Data source and exceptions
Identify the source data and the hierarchy used when sources disagree. Look for revisions, missing observations, holidays, emergency procedures, substitute sources and force-majeure language. A contract can settle according to its named source even when the company’s internal measurement shows a different result.

Basis risk: the gap that remains
Basis risk is the difference between the business loss and the contract payout. It can arise from geography, timing, threshold, severity, correlation or the size of the position. List each expected gap before trading. A contract that pays on a broad event may underpay a concentrated loss; a narrow contract may expire before the business impact appears.
- Copy the event definition and every material exception into the risk file.
- Map each business scenario to the contract outcome that would settle.
- Mark any scenario in which the business loses money but the contract pays nothing.
- Mark any scenario in which the contract pays even though the business is unharmed.
- Explain why the remaining basis risk is acceptable, transferred elsewhere or left uninsured.
Understand payout, price and maximum loss
The CFTC says customers are entitled to transparent information about contract terms. Read the contract page and rulebook rather than relying on a market label or a chart.
| Term to verify | Question to answer | Why it matters to the business |
|---|---|---|
| Contract outcome | What exact condition produces each outcome? | Determines whether the payout corresponds to the loss trigger. |
| Payout | How much is paid, and to whom? | Sets the gross offset before costs and taxes. |
| Entry price | What amount is paid to open the position? | Capital is at risk even if the contract later settles against you. |
| Expiration | When does trading stop and settlement occur? | Controls timing and whether the position covers the exposure window. |
| Settlement source | Which data or evidence controls the result? | Determines whether the business’s own records will be relevant. |
| Settlement decision | Who applies the rules when evidence is ambiguous? | Reveals process risk and possible dispute paths. |
| Fees and taxes | What charges or tax treatment reduce the result? | Changes the net amount available to offset a loss. |
Many yes/no contracts have a fixed payout, often $1, at expiration, but the amount, price convention and settlement details vary. The price paid to enter is not a guaranteed probability, and a favorable payout does not eliminate the underlying business loss. Include the purchase amount, transaction fees and any applicable tax effect in the maximum-loss calculation.
A clearly labeled hypothetical calculation
Suppose a company estimates that a specified event could create a $100,000 operating loss. It considers 10,000 yes/no contracts with a $1 payout and an entry price of $0.35 each. If the event occurs and all contracts settle yes, the gross payout would be $10,000 and the entry cost would be $3,500, before fees and taxes. The position would therefore offset only part of the modeled loss. If the event does not occur, the company could lose the $3,500 entry cost, subject to the contract’s terms and any ability to exit earlier.
Recommended Free Tools
This arithmetic is an illustration, not a recommended ratio. A real analysis must use the company’s scenario estimates, the contract’s actual payout, execution price, fees, tax treatment and the possibility that the position cannot be filled or closed at the quoted price.
Check settlement integrity before committing capital
Settlement is the point at which the contract becomes a cash result. Identify the evidence that will be used, the person or process that determines the outcome and the procedure for correcting an error. Save the version of the rules that applied when the position was opened.
Why independently verifiable evidence matters
On September 22, 2026, the CFTC Division of Market Oversight issued staff advisory 26-27 describing heightened manipulation risk for certain “mention market” contracts. These contracts may depend on whether an individual says particular words, attends or appears at an event, or interacts with another person. The advisory’s concern is that the relevant conduct may not be independently generated or externally verifiable. This is a specific example, not a finding that every event contract has the same problem.

For any contract, ask whether a participant could influence the evidence, whether the source is independent, and whether the rule defines ambiguous conduct. A business hedge is especially vulnerable when the event can be staged, selectively reported or interpreted differently by the parties that benefit from a particular settlement.
Document an evidence trail
- Save the contract rules, definitions and version date.
- Record the named data source and its publication schedule.
- Note who makes the settlement determination and how corrections or disputes work.
- List facts that would make the event ambiguous and the internal owner responsible for monitoring them.
- Do not assume a company press release, social-media post or informal report satisfies a rule that requires an external source.
Plan for liquidity and the possibility of no exit
An open position may be tradable before settlement. The CFTC explains that a customer may trade out at the current market price, but an exit depends on available bids or offers and the size of the position. There is no guarantee that a counterparty will be available when the business needs cash.
Assess liquidity for your position size
Look beyond the last traded price. Review the visible quantity at each price, the spread between buying and selling, recent trading activity and whether activity disappears near important news or the expiration date. A market that can absorb a small order may not absorb a corporate position without moving the price.
Model exit outcomes
Include at least three exit cases in the plan: an exit near the displayed price, an exit at a materially worse price because the market moved, and no practical exit before settlement. If the business requires a known cash amount on a known date, do not treat an uncertain early sale as equivalent to settlement cash.
The CFTC also notes that more complex contract structures can have comparatively lower liquidity and that trading carries financial risk. Complexity can make both valuation and execution harder, even when the event appears closely related to the exposure.
Size the position without pretending there is a universal hedge ratio
No reviewed official source establishes a standard position size or hedge ratio for businesses. The appropriate amount depends on the exposure, the contract definition, the time horizon, liquidity, capital constraints, tax treatment and the company’s tolerance for residual loss.
Use a scenario-based sizing method
- Estimate the business loss for each relevant outcome.
- Calculate the net contract payout for each outcome after entry cost, fees and expected tax effects.
- Choose the residual loss the company could withstand in each scenario.
- Test how many contracts would keep the residual loss within that limit if the contract settles as expected.
- Stress the result for a partial fill, an adverse execution price, a failed early exit and a settlement outcome that differs from the operating indicator.
The result is a risk limit, not a promise that the contract will offset the loss. A position can be too large even when the theoretical payout matches the exposure if the entry cost strains cash, the market is illiquid or the event is open to manipulation.
Set a hard maximum-loss rule
Define the maximum amount the business is willing to lose on the position, including the full entry cost if the contract can expire worthless. Keep that limit separate from the maximum operating loss. A hedge that reduces one risk but creates an unacceptable trading loss has not improved the company’s overall risk profile.
Monitor the business exposure and the contract separately
Use two linked records rather than one blended profit-and-loss number. The operating record should show the actual business exposure; the trading record should show contracts, prices, cash committed, current value, liquidity and settlement status.

| Review trigger | What to check | Possible action |
|---|---|---|
| Business volume or location changes | Whether the original exposure estimate still applies | Recalculate the required offset and residual risk. |
| Event timing changes | Whether the contract still covers the exposure window | Reduce, replace or stop adding to the position if the dates no longer match. |
| Liquidity deteriorates | Spread, available size and execution cost | Lower the assumed exit value and avoid relying on a quick sale. |
| Settlement evidence becomes uncertain | Source reliability, rule interpretation and dispute process | Escalate for legal or compliance review and reassess the position. |
| Contract rules or venue access change | Current rulebook, eligibility and account restrictions | Use the current terms, not an archived description. |
| Exposure is no longer material | Whether the position still serves a business purpose | Consider closing if a reasonably priced exit is available and permitted. |
Assign an owner and review frequency before opening the position. A daily review may be appropriate for a rapidly changing event; a longer interval may be reasonable for a slow-moving exposure, provided the contract’s rules do not require faster action.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Compare contracts or venues on the same decision axes
When more than one contract appears relevant, compare them in a single worksheet. Do not choose solely on the highest quoted payout or the most active-looking screen.
| Axis | Questions |
|---|---|
| Match to exposure | Does the event, geography, threshold and timing match the business trigger? |
| Economics | What is the payout, entry cost, maximum loss, fee schedule and net offset? |
| Settlement | What source controls, who decides, and how are ambiguities handled? |
| Liquidity | Can the intended position be entered or exited without unacceptable price impact? |
| Expiration | Does settlement occur soon enough and late enough for the cash need? |
| Rules and access | Is the business eligible, and what current venue and jurisdictional requirements apply? |
As an example of why version control matters, the rulebook page available when checked listed an exchange rulebook version 1.29 dated August 17, 2026 and a derivatives clearing organization rulebook version 1.4 dated April 27, 2026. Those dates describe the versions shown on that page at that time; a business should verify the current rules before trading and retain the version that governed its position.
Do not infer that a venue’s institutional materials, current listings or displayed liquidity establish hedge suitability for your company. They can describe a product or use case, but the contract-specific match and risk analysis remain the business’s responsibility.
Common failure modes and practical fixes
The headline matches, but the definition does not
Failure: The company buys a contract described as covering a weather event, while the rule uses a different station, threshold or time window.
Fix: Compare the operative definition line by line with the business trigger and model the cases where one occurs without the other.
The payout is treated as guaranteed insurance
Failure: Management counts the displayed payout as certain cash in the budget.
Fix: Show the payout only in the scenario in which the contract settles that way. Keep a separate cash plan for the business loss and for the position’s entry cost.
Price is mistaken for probability
Failure: A contract trading at a particular price is presented as an objective probability or as evidence that the hedge will work.

Fix: Treat price as the current market level for that contract. Analyze the event definition, liquidity and payout independently, and disclose that the market can be wrong or thin.
Early exit is assumed
Failure: The plan relies on selling immediately after news, although the market may be one-sided or too small.
Fix: Include a no-exit case and test the position against the available depth, not just the last trade.

Fix: Follow the named source and settlement procedure; escalate uncertainty before increasing the position.
The hedge remains after the exposure disappears
Failure: A project is canceled or a supplier changes, but the related position is left open as a speculative trade without approval.
Fix: Reclassify the position, obtain the required authorization and reassess whether the remaining risk is intentional.
A conduct-based contract is treated like an objective statistic
Failure: A contract depends on what a person says or does, yet the business assumes the outcome will be independently observable.
Fix: Apply heightened scrutiny to the evidence, manipulation incentives and verification process, consistent with the issues described in CFTC advisory 26-27.
A pre-trade and ongoing checklist
Before opening
- Write the business loss, gain or cash-flow exposure in dollars and specify its dates.
- List favorable, central and severe operating scenarios.
- Copy the contract’s event definition, threshold, geography, time zone, expiration and exceptions.
- Identify the settlement source, decision-maker and dispute process.
- Map each operating scenario to the contract outcome and calculate the net payout.
- Include entry cost, fees, taxes and the possibility of a total loss in the maximum-loss figure.
- Check order-book depth, spread and the likely execution cost for the intended size.
- Confirm account eligibility, current venue rules and internal approval requirements.
- Set a position limit, review owner, review dates and triggers for reducing or closing.
While the position is open
- Update the business exposure when volume, location, timing, pricing or insurance changes.
- Track contracts held, average entry price, cash committed, current executable prices and settlement status.
- Recheck the event source and any new information that could create ambiguity.
- Recalculate residual loss under the no-exit and adverse-price scenarios.
- Record every adjustment and the reason for it so the position is not managed solely from a headline or intraday quote.
At settlement or closure
- Confirm that the official settlement evidence meets the contract definition.
- Reconcile the cash result, fees and tax records.
- Compare the contract result with the actual business impact, not just with the original forecast.
- Document basis-risk causes and update future exposure estimates or contract-screening rules.
How to judge whether the position actually offset the risk
After the event, evaluate the combined result rather than declaring success because the contract paid. Measure the business loss, the net contract result, timing of cash flows and the residual loss after both are combined. Then explain any difference between the modeled and realized outcomes.
A useful review asks four questions:
- Did the contract settle on the same event that caused the business impact?
- Did the payout arrive when the company needed cash?
- Could the intended position have been entered and exited at realistic prices?
- Was the remaining loss within the limit approved before trading?
If the answer to any question is no, identify whether the cause was definition mismatch, timing, geography, severity, liquidity, settlement uncertainty or an inaccurate exposure estimate. That diagnosis is more valuable than a single win-or-loss label because it shows whether the process can be repeated responsibly.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Clear out junk files and repair common Windows errors3Scan for outdated or missing drivers - takes under a minuteBottom line for business decision-makers
Manage a prediction-market position tied to a business event as a contingent financial exposure, not as automatic insurance. Define the company’s risk first; match the contract’s exact trigger and timing; calculate net payouts and maximum loss; verify settlement integrity; test liquidity and the possibility of no exit; and monitor the operating exposure separately from the trade. The CFTC’s educational material and its September 2026 advisory support these precautions, but neither establishes a universal hedge ratio or proves that any particular contract is suitable for a particular company.
