How to Manage Currency Risk When Investing in Emerging Markets

The practical answer: start with the currency of your future spending, measure how much of your portfolio is exposed to each emerging-market currency, and choose a written hedge range rather than trying to predict exchange rates. Diversification, currency-hedged funds, and—when you have the expertise and liquidity—forward contracts, futures, or options can all reduce unwanted volatility. None removes the underlying country, security, interest-rate, liquidity, political, or sovereign risks.

Your return in your home currency combines the local asset’s performance with the exchange-rate move. A local asset can rise while your home-currency result falls if the local currency depreciates enough. Emerging-market currencies usually have more volatility, less liquidity, and greater exposure to policy, political, capital-flow, and currency-control shocks than developed-market currencies, so the currency decision should be deliberate rather than an afterthought.

What currency risk means in an emerging-market investment

Suppose you measure wealth in U.S. dollars but own a stock priced in Brazilian reais. Your dollar return is approximately:

Here, a currency return is positive when the real strengthens against the dollar and negative when it weakens. A 12% gain in the local stock and a 15% fall in the real do not produce a 12% dollar gain; the exchange-rate loss more than offsets the share-price increase. The same interaction applies to dividends, bond coupons, and principal repayments.

For an investor whose spending currency is the euro, yen, pound, or another currency, substitute that currency for the dollar. “Foreign-exchange risk” is always relative to a base currency and a liability: the currency in which you will eventually pay tuition, rent, debt service, or withdrawals.

Why emerging-market currencies can move abruptly

Emerging-market exchange rates often trade in thinner markets and can react sharply when global investors reduce risk. The Bank for International Settlements (BIS) notes that a stronger U.S. dollar can reduce foreign investment in local-currency emerging-market assets by weakening investor balance sheets and risk appetite. Nonresident foreign-exchange hedging remains relatively low in emerging Asia, which can leave investors more exposed when the dollar rises.

Important drivers include:

  • Interest-rate differences and expectations for central-bank policy.
  • Inflation expectations and the credibility of monetary policy.
  • Fiscal deficits or surpluses, public-debt sustainability, and external financing needs.
  • Commodity prices and a country’s dependence on commodity exports or imports.
  • Reversals in portfolio or banking flows.
  • Elections, political shocks, sanctions, regulatory changes, and changes in capital controls.
  • Market liquidity, trading-hour gaps, and widening bid-ask spreads during stress.

In a July 2024 assessment, the International Monetary Fund (IMF) reported that emerging-market currencies had declined about 4% year to date, on net, against the U.S. dollar; it put the decline at 5% for Latin American currencies and 4% for Asian emerging-market currencies. Those were observations at that publication date, not a current forecast or quotation.

Decide what you are trying to protect

There is no universally correct hedge percentage. The appropriate choice depends on the liability you are matching, your horizon, and how much drawdown you can tolerate.

Match a near-term liability

If you must pay a known home-currency amount within months or a few years, an exchange-rate loss can jeopardize the payment even if the underlying investment performs well. A higher hedge ratio, potentially close to the amount of the liability, can reduce that mismatch. The hedge should mature when the cash is needed and be sized to the liability rather than to the portfolio’s headline value.

Invest for a long horizon

A long-term investor with no fixed foreign-currency obligation may accept more unhedged exposure. Currency diversification can behave differently from local stocks and bonds, and repeatedly hedging can create costs and tracking differences. A lower or partial hedge may therefore fit a long horizon, provided the resulting volatility is acceptable.

Set a risk budget in writing

Write down your base currency, spending currencies, investment horizon, maximum tolerable loss from currency alone, and the hedge range you will permit. For example, a policy might allow 50% to 75% of a specified currency exposure to be hedged, with rebalancing when the ratio leaves that band. The percentage is an example of a governance rule, not a research-established optimum.

Measure the exposure before choosing a hedge

  1. Inventory every holding. Record the security’s economic currency, not just the currency in which your broker displays its price. A fund listed in dollars can still own assets denominated in several local currencies.
  2. Separate asset and currency returns. For each country, estimate the local equity or bond exposure and the amount of foreign currency that drives your home-currency result.
  3. Aggregate by currency and country. Two funds may appear diversified by issuer while sharing a large exposure to the same currency or to countries vulnerable to the same commodity or funding shock.
  4. Identify indirect exposures. A multinational company may earn revenue in several currencies; a hard-currency sovereign bond may still be affected by the issuer’s local economy even though principal and coupons are paid in dollars.
  5. Compare exposure with liabilities. A foreign-currency liability can offset an otherwise unwanted asset exposure, while a home-currency liability cannot.

Recheck the inventory after fund rebalances, corporate actions, currency moves, and changes in a fund’s hedging policy. The prospectus and latest holdings report are the authoritative sources for a particular product.

Choose among unhedged, partially hedged, and fully hedged funds

International, regional, country, and index funds are common ways to obtain emerging-market exposure. Diversification across issuers and countries reduces concentration risk, but it does not eliminate currency or broader emerging-market risk.

Approach What you retain Main benefits Main costs and residual risks
Unhedged fund Nearly all local-currency movement Simple implementation; preserves potential gains if local currencies strengthen; no hedge-roll program to manage Home-currency volatility can dominate returns; losses can accelerate during dollar-strength episodes
Partially hedged fund A defined portion of local-currency exposure Reduces volatility while retaining some currency diversification and upside Hedge ratio can drift; residual exposure and basis risk remain; policy may be difficult to compare across providers
Fully or mostly hedged fund Little intended currency exposure relative to the fund’s hedge currency Returns are driven more by underlying securities; useful when matching a short- or medium-term home-currency objective Forward pricing, interest-rate differentials, fees, imperfect rebalancing, and temporary gaps can reduce results; other foreign-investment risks remain

Fund-level hedging generally uses forward contracts or related instruments. Vanguard describes the objective as reducing exchange-rate effects so the investment experience is driven more by the underlying bonds than by currency movements. Its emerging-market bond-fund disclosure illustrates that a policy may seek to have a majority of assets denominated in or hedged back to U.S. dollars while retaining the ability to hold some local-currency bonds unhedged. Treat such language as a policy description, not a promise of a constant hedge ratio.

How to compare two hedged funds

  • Target hedge ratio: Is it strategic, ranges-based, or opportunistic? Is the ratio measured against current holdings or a reference index?
  • Rebalancing and roll schedule: Monthly, quarterly, or another interval? How are subscriptions, redemptions, and large currency moves handled?
  • Hedge currency: A fund hedged to U.S. dollars is not automatically hedged for an investor whose liabilities are in euros or another currency.
  • Tracking difference: Compare returns with the same unhedged benchmark over periods that include both strengthening and weakening local currencies.
  • Total cost and liquidity: Include the stated expense ratio, trading spreads, the cost or benefit embedded in forward points, fund size, and the ability to trade during stressed markets.
  • Counterparty and collateral arrangements: Read how derivatives are collateralized, netted, and valued, and what protections apply if a counterparty fails.
  • Tax and accounting: Treatment of distributions, gains, losses, and hedge instruments varies by jurisdiction and account type.

Local-currency versus hard-currency emerging-market bonds

Local-currency bonds pay principal and interest in the issuer’s currency. You receive local interest-rate exposure plus the currency’s movement against your home currency. They can diversify a portfolio and may benefit when local rates fall or the currency appreciates, but a depreciation can reduce the home-currency value of both coupons and principal.

Hard-currency bonds are issued in a currency such as the U.S. dollar, euro, or another widely traded currency. They reduce direct local-currency exposure, but they do not make the investment “safe.” You still face sovereign or corporate default risk, duration and interest-rate risk in the bond currency, credit-spread widening, restructuring risk, and liquidity risk. The issuer’s fiscal and external position can deteriorate even while the payment currency remains stable.

Question Local-currency debt Hard-currency debt
Direct exposure to local FX High unless hedged Low relative to the payment currency
Rate exposure Local yield curve and inflation expectations Yield curve of the bond currency plus issuer spread
Typical diversification source Local rates and currency Credit and sovereign spread
Risks that remain Default, duration, liquidity, policy, and currency controls Default, restructuring, spread, duration, liquidity, and possible transfer or payment restrictions

Choose between them according to your liabilities and risk budget, not a blanket rule that one format is always safer.

Use direct forwards, futures, or options only with controls

Forward contracts

A forward fixes the currencies, notional amount, settlement date, and exchange rate for a future transaction. It can closely match a known liability or a measured portfolio exposure. The trade-off is an obligation to transact: if the exposure disappears or the currency moves favorably, terminating or replacing the contract can create a gain or loss and may require collateral.

Exchange-traded futures and options

The U.S. Securities and Exchange Commission (SEC) explains that exchange-traded currency futures and options have standardized contract sizes, fixed expirations, and centralized clearing. Standardization and clearing can improve transparency and reduce bilateral counterparty dependence, but margin calls, expiries, and contract-size mismatches still require cash planning.

Over-the-counter transactions

OTC foreign-exchange trades do not have a central clearinghouse. You depend on the dealer’s ability to perform, so counterparty limits, collateral terms, close-out netting, and legal documentation matter. The SEC warns that losses for individual investors can be substantial.

Cross-hedges and baskets

When a direct instrument is unavailable or illiquid, a related currency or a basket can be used as a proxy. Vanguard notes that cross-hedges and basket hedges may be necessary, but the hedge may not move in line with the securities. That basis risk can increase precisely when correlations break down.

Before using derivatives, document the objective, eligible instruments, maximum notional, margin source, counterparty limits, collateral process, valuation method, roll calendar, and what happens if trading or settlement is interrupted. The IMF’s 2024 work on sovereign foreign-exchange hedging emphasizes explicit risk targets, technical capacity, systems and controls, and legal and governance prerequisites; the same disciplines protect a sophisticated individual, family office, or institution.

  • A 15% to 25% local-currency depreciation alongside a fall in local equities or a widening in bond spreads.
  • A rapid rise in the U.S. dollar that tightens global funding and triggers investor outflows.
  • A sharp change in local interest rates that alters both bond prices and forward pricing.
  • Bid-ask spreads widening and the market becoming difficult to trade.
  • A hedge that cannot be rolled on its planned date, or that must be closed with unfavorable collateral requirements.
  • A capital-control or settlement restriction that delays conversion or repatriation.

For each scenario, calculate the portfolio loss in your spending currency, the cash needed for margin or collateral, and whether the hedge still matches the exposure. A hedge that protects the headline currency but creates an unmanageable liquidity call can fail its purpose.

Build a monitoring and rebalancing routine

  1. Set a review frequency. Monthly monitoring is reasonable for a material or leveraged hedge; a diversified long-term fund may be reviewed quarterly, with extra reviews after major policy or market events.
  2. Track the actual hedge ratio. Include currency moves, fund flows, maturing contracts, and changes in holdings rather than assuming the target remains intact.
  3. Use tolerance bands. Rebalance only when exposure leaves the written range or a liability changes. This reduces unnecessary turnover while preventing drift.
  4. Reassess concentration. A country can become a larger share of the portfolio after currency appreciation or relative market performance even when no new money is invested.
  5. Check liquidity and counterparties. Confirm available cash, collateral eligibility, settlement lines, and current exposure to each dealer or clearing member.
  6. Record tax and accounting effects. Keep trade confirmations, valuations, realized gains and losses, and the documents needed for your jurisdiction’s reporting rules.

How the macro backdrop affects the decision

A stronger dollar can amplify emerging-market capital-flow and asset-price dynamics, as the BIS has documented. The IMF has argued that foreign-exchange intervention is most defensible for unusually large shocks that threaten macroeconomic or financial stability, and should be coordinated with monetary, fiscal, and macroprudential policies rather than used to avoid necessary adjustment. For a private investor, that means a central bank’s intervention is not a dependable substitute for a personal hedge.

The IMF’s July 2024 guidance put the principle plainly: “Prudent policymaking should emphasize vigilance and planning for adverse scenarios; risk management should be the central tenet of financial policies.” Apply that principle to your own plan by deciding in advance what exposure you will tolerate, when you will rebalance, and how you will fund a stressed market.

A practical decision checklist

  • What is my base currency, and what currencies will fund my future spending?
  • How much of each currency is embedded in my stocks, bonds, funds, and cash?
  • Do I want local-currency diversification, or do I primarily want the underlying companies’ or issuers’ returns?
  • What hedge ratio and tolerance band fit my horizon and maximum acceptable drawdown?
  • Would an unhedged, partially hedged, or mostly hedged fund implement that policy most reliably?
  • Have I compared hedge methodology, roll frequency, tracking difference, fees, liquidity, counterparty or clearing protection, and taxes?
  • If I use a direct derivative, do I have the margin, legal documentation, operational controls, and rollover process?
  • What happens if the local currency falls sharply, the dollar strengthens, spreads widen, or the hedge cannot be rolled?
  • When exactly will I review and rebalance, and who is authorized to change the policy?

Currency management works best as a repeatable risk process, not a one-time forecast. Measure the exposure, tie the hedge to a real liability or risk budget, diversify without assuming risk has disappeared, and keep enough liquidity to operate when emerging-market markets are under pressure.
