If a market downturn follows a rise in equities, do not make the market’s latest move your decision rule. First recalculate your portfolio’s current mix of stocks, bonds, cash and other asset categories across the accounts you manage. Compare that mix with the target allocation and any rebalancing bands you chose for your goals, time horizon and risk tolerance. If the portfolio is still inside the plan, continue the plan. If it has moved outside the allowed range, restore the intended mix using the least costly and most tax-aware method available to you.

The downturn may have reduced an equity overweight created by the earlier rise, so selling solely because prices fell can undo a planned strategy. A target allocation should change because your goal, time horizon, financial situation, or ability and willingness to tolerate risk changed—not simply because markets recently rose or fell. This is general education, not individualized investment or tax advice.

Start with the allocation, not the headline

A portfolio is a set of exposures, not a recent return. Asset allocation is the division of investments among categories such as stocks, bonds and cash. The appropriate mix depends on how much loss you can financially and emotionally withstand and how long the money can remain invested. Diversification spreads money across and within asset classes to reduce concentration risk, but it cannot eliminate losses.

When equities rise faster than the rest of a portfolio, stocks can become a larger percentage of the whole. That changes the portfolio’s risk even if you never bought another share. A later equity decline can push the percentage back toward its original level—or below it. The correct response therefore depends on the current percentage relative to your chosen target, not on whether the last move was up or down.

Step 1: Recalculate the whole portfolio

Use current values and include every relevant account before deciding whether to trade. Looking at one brokerage account in isolation can hide an overweight or underweight created elsewhere.

  • List each holding and classify it by broad asset category, such as domestic stocks, international stocks, bonds or cash.
  • Use current market values rather than the amount originally invested.
  • Include retirement, taxable and other investment accounts that are part of the same financial plan.
  • Check whether a fund or managed account contains several asset classes so you do not count an exposure twice.
  • Calculate each category’s percentage of the portfolio total.

This inventory is a measurement step, not a signal to buy or sell. It tells you whether the downturn changed the relationship among your holdings enough to matter under your plan.

Step 2: Compare current weights with your target and bands

Your target allocation is the mix selected for your goals, time horizon and risk tolerance. A rebalancing band is the range around that target in which you are willing to let the portfolio move before taking action. Some investors use a calendar review; others review when an allocation crosses a preset band. The U.S. Securities and Exchange Commission describes both approaches and does not prescribe one universal interval or threshold.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Write down the target and the rule before looking for a trade. For example, your process might say to review on a regular calendar date and act only when a category is outside its chosen range. The specific percentages and dates must come from your own plan; there is no generally suitable allocation or threshold for every investor.

If the portfolio is still within the plan

Do not create a trade merely because the market has been volatile. Keep following the established review process. A downturn that leaves the portfolio inside its bands has not, by that rule, created a rebalancing obligation. Continue monitoring your goals, cash needs and ability to tolerate risk, and make the next scheduled review as planned.

If a category is outside the plan

Consider restoring the intended mix. The size of the drift, available cash flows, account type, transaction costs and tax consequences all affect the practical method. A contribution directed to an underweight may be enough for a small drift; a larger gap may require selling part of an overweight and buying an underweight.

Three ways to rebalance

The SEC identifies several basic methods. Choose among them by examining cash flow, drift, costs and taxes rather than by trying to forecast the next market move.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Approach When it can fit Main consideration
Sell an overweight and buy an underweight The portfolio is outside its chosen range and existing cash flows cannot restore the mix A sale can create transaction fees or tax consequences, so check the account and tax situation first
Direct new money to underweight categories You have a contribution or other cash available and the drift is manageable without selling It may restore the mix gradually rather than immediately
Adjust ongoing contributions toward underweights Regular deposits are available through a workplace plan or other account Keep checking the resulting allocation so one category does not become overweight

Sell and buy to restore the mix

This is the most direct route when the portfolio is materially outside its bands. Identify the category that is above target and the category that is below target, then determine the amount that would bring both closer to the plan. Use the account’s order and settlement procedures, and verify that the trade is consistent with any restrictions on the account. The calculation should be based on the portfolio as a whole, not on a single security’s gain or loss.

Use contributions or purchases

If you are adding money, direct it to underweight categories instead of automatically buying whatever performed best recently. This can reduce the need to sell and may avoid realizing a gain in a taxable account. It does not remove market risk: the new purchase can still decline, and the portfolio may remain outside the target until enough cash is invested.

Change the direction of recurring contributions

Workplace plans and investment accounts often allow future contributions to be divided differently from existing balances. Sending new deposits toward underweights can correct drift without liquidating current positions. Recheck after several contribution cycles because the correction will depend on contribution size and market movement.

Check costs and taxes before placing a sale

The SEC specifically cautions that a rebalancing method can trigger transaction fees or tax consequences. Confirm the actual cost in the account you will use. A taxable sale may create a reportable gain or loss; the result depends on the holding’s tax basis, holding period, account rules and your circumstances. Retirement accounts can have different tax treatment, but they still can carry trading costs, restrictions or distribution considerations.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not assume that avoiding a tax bill automatically makes an overweight acceptable. Compare the cost of acting with the risk created by remaining outside the plan, and document why you selected the method. If the tax result is difficult to determine, obtain advice from a qualified tax professional before trading. Neither the SEC’s educational material nor this guide can calculate an individual tax liability.

Should you sell stocks after they went up?

A prior gain is not, by itself, a reason to sell. Sell an equity position as part of rebalancing when the current allocation is above the range you selected, or when your investment plan has changed for a reason unrelated to recent performance. Selling because a price rose can leave you trying to predict the next move and may produce an allocation that no longer matches your objective.

If the rise made equities overweight and your rules call for action, selling a portion can be a disciplined way to restore the mix. If a subsequent downturn already brought equities back inside the range, selling solely because they had previously risen may be an unnecessary reaction. The relevant comparison is current weight versus target, not purchase price versus today’s price.

Should you rebalance after the market drops?

Review after a drop, but act only under your process. A decline can reduce an equity overweight, create an equity underweight, or leave the portfolio near target. Recalculate first. If the result is inside your bands, continue the plan. If it is outside, consider purchases into the underweight, redirected contributions or a sale of an overweight category, while checking costs and taxes.

Do not use a single down day or a short period of volatility as an improvised timing signal. The SEC and other investor-protection agencies warn that short-term market timing can lead to buying high or selling low. A pre-established review rule helps separate a portfolio decision from an emotional response to a headline.

Decide whether the target itself still fits

Rebalancing restores a chosen mix; it does not decide whether that mix remains suitable. Revisit the target separately when a material personal change occurs, such as:

  • A goal moves closer or farther away, changing the time available for recovery from losses.
  • Your financial situation changes, including income stability, spending needs or the amount of emergency cash required.
  • Your ability to tolerate a loss changes because of obligations or other resources.
  • Your willingness to tolerate volatility changes after you have experienced a decline.
  • The purpose of the money changes, such as shifting from long-term growth to an approaching spending need.

Recent market performance alone does not establish that the target should change. If a personal change does justify a new target, write down the new rationale and implement it deliberately rather than labeling a market-timing trade as rebalancing.

Use diversification without expecting protection from every decline

Holding more than one asset category and diversifying within categories can reduce concentration risk. A portfolio spread across different exposures may not fall as much as a concentrated one in a particular circumstance, but all investments can lose value. Diversification is a risk-management tool, not a promise of positive returns.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Check concentration at two levels. First, identify whether one broad category is too large. Second, inspect whether several holdings have similar underlying exposures despite different names. A portfolio can appear diversified while still depending heavily on one sector, geography or economic driver. Correcting such concentration should be consistent with the overall target and your risk tolerance, not a reaction to whichever holding recently moved.

Build a repeatable review process

A process makes the decision less dependent on fear after a decline or excitement after a rally. Put the following in writing:

  1. Target: Record the intended percentage for each broad asset category and the reason it fits your goals and time horizon.
  2. Measurement scope: Specify which accounts and holdings are counted together.
  3. Trigger: Choose a calendar review, preset bands, or both. The SEC describes these options but does not set a universal schedule or band.
  4. Permitted methods: State whether new contributions, redirected recurring deposits or sales may be used.
  5. Cost check: Require a review of transaction fees and possible tax consequences before any sale.
  6. Personal review: Reconsider the target when goals, time horizon, financial situation or risk tolerance changes.
  7. Recordkeeping: Note the date, current weights, trigger, method and reason for the decision.

The SEC notes that rebalancing tends to work best when it is relatively infrequent. That does not supply a universal number of reviews; it means a process should avoid constant trading while still responding when a chosen trigger is reached.

What to do with new cash during a downturn

New cash creates a way to address an underweight without selling. Before investing, confirm that the money is genuinely available for the long-term portfolio and is not needed for near-term spending or an emergency reserve. Then compare the post-contribution allocation with the target and direct the deposit where the plan calls for it.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Periodic investing can make contributions automatic, but it does not guarantee a profit or prevent losses. The interagency World Investor Week 2026 bulletin discusses volatility, diversification and periodic investing in general terms; it does not provide a personalized schedule or asset mix. Use automation to carry out your written plan, not to avoid deciding what that plan is.

Common mistakes after an equity rise and decline

  • Reacting to the sequence: Selling after a drop because equities rose first confuses recent direction with allocation.
  • Checking one account: Ignoring other accounts can produce an incorrect portfolio weight.
  • Using purchase price as the rule: A gain or loss on one holding does not show whether the total allocation is appropriate.
  • Trading without a trigger: Frequent discretionary changes can turn volatility into repeated costs and possible tax events.
  • Ignoring cash needs: Money required soon should not be treated as long-term risk capital.
  • Changing the target after every decline: A strategic change requires a change in goals, horizon, financial situation or risk tolerance, not just a market move.
  • Assuming diversification removes risk: Broad exposure can reduce concentration but cannot guarantee that the portfolio will not fall.

A practical decision tree

When the downturn follows an equity increase, move through these questions in order:

  1. Have you measured current percentages across all relevant accounts?
  2. What target and bands did you establish for your goals, time horizon and risk tolerance?
  3. Is every category inside its permitted range?
  4. If yes, can you follow the existing review schedule instead of trading now?
  5. If no, can contributions or new purchases correct the drift without a sale?
  6. If a sale is needed, what transaction fees and tax consequences apply in that specific account?
  7. Has a personal change—not market direction—made the target unsuitable?

Answering these questions in sequence keeps two decisions separate: restoring an existing strategy and redesigning the strategy. They may occur at the same time, but they require different reasons and records.

Keep expectations realistic

No allocation can remove market risk, and no rebalancing rule can identify the next high or low. Rebalancing is a maintenance action that brings a portfolio back toward a selected mix. Its value is consistency: it can prevent an equity surge from quietly increasing risk and prevent a decline from turning into an unplanned abandonment of the strategy.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Review the portfolio, apply the target and trigger you chose, use cash flows where practical, and check costs and taxes before selling. If your life has changed, revisit the target on its own merits. Otherwise, let the written process—not the order in which markets moved—determine the next step.
