How to Hedge Rupee Risk When Investing in US Assets

There are two different risks people call “rupee risk.” You may want to reduce the effect of USD/INR movements on the rupee value of your US stocks or funds, or you may want to keep dollar exposure because you expect to make future payments in rupees while the rupee could weaken. The first objective points toward a currency hedge; the second can be undermined by one.

For an India-resident investor, the practical answer is not simply “buy a USD/INR future.” The permissible route depends on your exposure, the product, current FEMA and RBI rules, and the authorised dealer handling the transaction. Start by defining the liability you are protecting, classify the US holding, obtain written eligibility and documentation requirements from your authorised dealer bank, and then compare the hedge’s notional, tenor, margin, premium, liquidity and monitoring burden with the portfolio it is supposed to offset.

How USD/INR changes the rupee return on a US investment

A US asset held by an investor who measures wealth in rupees has two return drivers:

  1. the asset’s price in US dollars; and
  2. the USD/INR exchange rate when that dollar value is translated into rupees.

A useful way to think about the exposure is:

Rupee value = US-dollar value of the holding × INR required to buy one US dollar.

If the share price is unchanged but the dollar strengthens against the rupee, the holding is worth more in rupees. If the dollar weakens, the rupee value falls even though the US-dollar price has not moved.

US asset price USD/INR movement Effect on rupee value
Unchanged Dollar strengthens against INR Rupee value rises
Unchanged Dollar weakens against INR Rupee value falls
Rises Dollar strengthens Both effects increase rupee value
Rises Dollar weakens Asset gain is partly offset in rupees
Falls Dollar strengthens Currency movement partly cushions the asset loss
Falls Dollar weakens Asset loss and currency loss compound

For example, in a purely illustrative case, a dollar holding whose US-dollar price does not change gains roughly the same percentage in rupee terms as the dollar’s appreciation against the rupee, before costs and timing differences. A hedge is intended to offset some of that translation effect; it does not change the US company’s earnings, share price or fund performance.

Investment disclosures for overseas securities, including an Association of Mutual Funds in India disclosure, warn that foreign-currency fluctuations relative to the rupee can adversely affect a scheme’s net assets, distributions and income. The same economic exposure exists when you own US-listed shares or exchange-traded funds directly.

First decide which “rupee risk” you mean

Objective 1: reduce currency-driven volatility in rupee returns

If your spending, reporting and performance measurement are all in rupees, a falling dollar can reduce the rupee value of a US portfolio. A USD/INR hedge can be designed to offset part of that translation change. The intended result is a return stream driven more by the US asset and less by the currency.

This is a risk-reduction objective, not a way to guarantee a rupee return. A hedge can be too large, too small, or tied to the wrong dates. It can also create losses when the dollar rises, because the hedge’s offsetting position may lose value while the unhedged portfolio gains in rupees.

Objective 2: preserve dollar purchasing power for future rupee spending

Some investors hold US assets because they believe the rupee may depreciate before a future expense. The foreign-currency exposure then acts as a potential counterweight: if the rupee weakens, the rupee value of the dollar asset may rise. Hedging away that dollar exposure can remove the protection you wanted.

These objectives point in opposite directions. Before discussing a product, write down the liability you are matching, its currency, its expected date, and whether you want to neutralise or retain USD exposure. A person saving for a known rupee expense may prefer less currency exposure; a person saving for a future dollar payment generally needs to preserve it. A person whose long-term spending is entirely in rupees still needs to decide whether short-term volatility or long-term purchasing-power risk matters more.

Can an India-resident investor legally hedge a US portfolio?

Indian residents must treat the regulatory route as a gating question, not an afterthought. The Reserve Bank of India’s Foreign Exchange (Forex) Transactions FAQ, updated August 28, 2024, states that resident persons may undertake forex transactions only with authorised persons and for purposes permitted under the Foreign Exchange Management Act, 1999 (FEMA). For foreign-currency/rupee derivatives, the FAQ identifies hedging exchange-rate risk as the permitted purpose.

“Resident persons undertaking forex transactions with unauthorised persons and for purposes other than those permitted under FEMA shall render themselves liable for penal action under the Act.”

Reserve Bank of India, Foreign Exchange (Forex) Transactions FAQ, Q1

The same FAQ says remittances under the Liberalised Remittance Scheme (LRS) may be made only for permissible current- and capital-account transactions. It answers “No” to whether a resident individual may remit LRS funds overseas as margin for online forex trading. That prohibition is especially important for anyone considering a foreign platform that asks for collateral or margin outside India.

Why the exact US holding matters

RBI materials distinguish overseas direct investment from other permissible foreign-exchange transactions. The Overseas Investment Regulations, 2022, issued on August 22, 2022, are relevant to classifying an overseas investment, but they do not by themselves establish that every LRS-funded portfolio of US-listed stocks or exchange-traded funds can be used as the underlying exposure for every INR-linked hedge.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The reviewed RBI guidance does not give a portfolio-specific, universal permission for all retail hedging routes. Your authorised dealer may need to determine whether the holding is a portfolio investment or overseas direct investment, what evidence proves the exposure, which product is permitted, and how settlement must occur. Do not represent a particular trade as available until the bank confirms those points under the rules in force when you apply.

Questions to put to your authorised dealer

  • Does my specific US stock, ETF or other security qualify as the underlying exposure for the proposed USD/INR product?
  • Is the holding classified as a portfolio investment or overseas direct investment for this purpose?
  • Which RBI and FEMA provision permits the transaction, and what documents must I provide?
  • Must the hedge be booked through your treasury or another authorised person?
  • What are the permitted settlement currency, maturity, rollover and cancellation procedures?
  • Are there restrictions on the hedge amount relative to the documented exposure?
  • How will margin, premium, collateral, remittance and reporting be handled?

Keep the answer and required-document list in writing. General product availability advertised by a broker or trading platform is not proof that your facts satisfy FEMA.

What instruments can provide USD/INR protection?

RBI’s FAQ lists several retail over-the-counter (OTC) foreign-exchange products, including forwards and swaps, and the purchase of call or put options or spreads. Older RBI direction material also describes exchange-traded USD/INR futures and options and rupee cash settlement for exchange-traded options. Those materials explain the instrument landscape, but their age means contract sizes, position limits and operating procedures must be checked against current RBI and exchange rules rather than copied from an older document.

Instrument How the offset generally works Important practical issues
Bank-arranged USD/INR forward Locks an exchange rate for a specified future amount and date, subject to the authorised dealer’s terms. OTC counterparty exposure, documentation, maturity matching, cancellation or rollover terms and dealer pricing.
Bank-arranged FX swap Combines currency exchanges at different dates to manage a temporary funding or maturity mismatch. More complex cash-flow and pricing mechanics; suitability and eligibility must be confirmed.
Purchased USD/INR option Provides a right, but not an obligation, at a specified rate; the buyer pays a premium. Premium cost, expiry, strike selection, liquidity and the possibility that the option expires unused.
Purchased option spread Combines purchased options to shape the protected range and upfront cost. Several strikes and payoff limits; read the complete term sheet and settlement rules.
Exchange-traded USD/INR future Creates an exchange-traded position whose gains or losses can offset currency translation changes. Margins, daily mark-to-market, contract expiry, rollover and basis mismatch.
Exchange-traded USD/INR option Uses an exchange-traded option payoff to offset specified currency movements. Premium or margin requirements, expiry, liquidity, strike choice and possible mismatch with the portfolio date.

This table describes mechanics, not a recommendation or a statement that every product is available to every resident. RBI’s permitted-purpose rule, the authorised dealer’s interpretation and the current exchange and FEMA requirements control the route.

A step-by-step process for evaluating a hedge

1. Define the portfolio and the liability

List each US holding, its current US-dollar value, the account in which it is held, the date and amount of expected contributions or withdrawals, and the currency of the spending you are trying to protect. Separate a long-term investment objective from a near-term payment obligation. A single portfolio can contain both: one portion may be intended to fund rupee living costs and another to fund a future dollar bill.

2. Choose the risk objective

State the objective in one sentence: for example, “reduce the USD/INR contribution to the rupee value of this documented portfolio until a specified date,” or “retain dollar exposure because the future liability is in dollars.” If you cannot state the objective, you cannot tell whether a hedge gain or loss is doing what you intended.

3. Confirm regulatory eligibility before selecting a product

Give the authorised dealer the holding statements, remittance records and proposed hedge details. Ask whether the evidence establishes an underlying exposure and whether the proposed forward, swap, option or exchange-traded route is permitted. Confirm the treatment of LRS funds: the RBI FAQ’s “No” answer on sending LRS margin overseas for online forex trading means an offshore margin arrangement should not be assumed to be acceptable.

4. Measure the hedge amount

A basic hedge ratio is:

Hedge ratio = USD notional of the hedge ÷ current USD value of the exposure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A ratio of one would seek to match the current notional, but it is not automatically the right ratio. Your portfolio may change as prices move, dividends arrive or you add money. A future liability may be smaller than the portfolio, or occur on a different date. Use a documented policy that explains whether the hedge is based on current market value, an expected cash flow, or a specific liability.

5. Match the tenor and valuation date

A hedge that expires before the portfolio is sold leaves later currency movements unprotected. One that runs far beyond the intended spending date can create an unwanted position. Compare the instrument’s maturity with the expected holding period, contribution schedule and withdrawal date. If the dates cannot match, record how and when you would roll, close or resize the hedge.

6. Compare the full cost, not just the quoted rate

Ask for the bid-ask spread, option premium, margin requirement, collateral terms, financing or carry embedded in the price, rollover cost, cancellation charge and any account or execution fee. Obtain the provider’s current tax and reporting treatment. No universal cost or expected benefit applies to every investor, so a cheap-looking instrument can be expensive once repeated rolls, margin cash and operational work are included.

7. Document execution and settlement

Before dealing, understand who is your counterparty, how gains and losses are settled, what happens on early termination, which bank account is used, and what records you receive. Exchange-traded contracts can require margin and daily mark-to-market. OTC contracts can expose you to the dealer and to less transparent pricing. These are different risks even when both are described as a USD/INR hedge.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

8. Set a monitoring rule

Decide in advance how often you will compare the hedge with the documented exposure and what events trigger an adjustment: a large portfolio sale, a new contribution, a dividend withdrawal, a material currency move, an approaching expiry or a change in the liability. Rebalancing should follow the policy rather than a reaction to a headline about the rupee.

Why a hedge will not track perfectly

Notional mismatch

The hedge may cover a fixed dollar amount while the US portfolio changes every market day. If the assets rise, a previously matched hedge may be too small; if they fall, it may be too large. Contributions and withdrawals create the same problem.

Tenor mismatch

A derivative’s expiry and the date on which you measure the portfolio may differ. Rolling an expiring contract introduces a new price, spread and operational decision. A hedge can therefore perform differently from a simple end-to-end USD/INR calculation.

Basis and timing mismatch

The portfolio may contain securities traded at different times from the currency contract. Fund distributions, settlement cycles and overseas market holidays can also shift the cash-flow date. The hedge may offset the broad currency move while leaving a residual difference.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Margin and liquidity risk

Exchange-traded contracts can require cash margin and daily mark-to-market. A position may be economically useful over the planned horizon but still demand cash at an inconvenient time. Selling US assets to meet a margin call can create market, tax and remittance consequences. Maintain a separate liquidity plan; do not assume the portfolio itself can always fund a margin requirement without damage.

Counterparty and documentation risk

An OTC contract depends on the dealer’s ability to perform and on the terms in the confirmation. Missing evidence of the underlying exposure, an incorrect classification or an unauthorised provider can create legal and operational problems even if the exchange-rate view was correct.

Two contrasting examples

Example: reducing translation volatility

An investor owns a documented US-dollar portfolio but measures performance in rupees and expects to fund a rupee obligation at a known future date. The investor asks an authorised dealer whether a permitted USD/INR hedge can cover the relevant dollar amount and maturity. If the dollar falls against the rupee, a properly aligned hedge may gain while the portfolio’s rupee value is reduced by translation. If the dollar rises, the portfolio may gain in rupees while the hedge loses. The investor has exchanged some currency upside for a more stable rupee result, less costs and mismatch.

Example: preserving foreign-currency protection

Another investor expects to pay a future US-dollar tuition or medical bill. A weaker rupee would make that bill more expensive in rupees, while a dollar asset could become more valuable in rupees. Fully hedging the dollar exposure may remove the very protection the investor wanted. The correct decision may be to retain some or all of the foreign-currency exposure, subject to the investment risk of the underlying asset and the timing of the liability.

Common mistakes and how to avoid them

  • Calling every dollar holding a risk to eliminate. First decide whether dollar exposure is a problem or a liability hedge.
  • Assuming an overseas broker makes a trade legal. Resident forex transactions must use authorised persons and permitted purposes under FEMA.
  • Funding offshore margin with LRS money. RBI’s FAQ says a resident individual cannot remit LRS funds overseas as margin for online forex trading.
  • Assuming a US stock or ETF automatically qualifies as underlying exposure. Obtain a product- and fact-specific answer from the authorised dealer.
  • Hedging the purchase price instead of the current exposure. Market values, contributions and withdrawals change the dollar amount that needs to be matched.
  • Ignoring the expiry date. An unrolled contract stops providing the intended offset when it matures.
  • Confusing a hedge with insurance against investment loss. A currency hedge does not protect against a US company’s falling share price, an ETF’s tracking error or a distribution cut.
  • Focusing only on the quoted exchange rate. Include spread, premium, margin, rollover, settlement, tax and reporting costs.
  • Using a stale contract specification. Older RBI material is useful for understanding the product landscape, but current contract sizes, limits and procedures require current RBI and exchange confirmation.

A practical comparison checklist

Before committing to any hedge, record the answers to these questions:

  • Purpose: Am I reducing rupee-return volatility or preserving dollar purchasing power for a future liability?
  • Exposure: What US securities do I own, in what account, and what is their current US-dollar value?
  • Classification: Does the authorised dealer treat this as portfolio investment or overseas direct investment for the proposed transaction?
  • Eligibility: Which current FEMA and RBI rule permits this product for my documented exposure?
  • Provider: Is the bank, broker or exchange participant authorised for this transaction?
  • Notional: How much of the exposure is being hedged, and what happens when the portfolio value changes?
  • Tenor: Does the maturity match the sale, withdrawal or liability date?
  • Cash needs: Can I meet margin, premium or settlement calls without selling assets at an unsuitable time?
  • Costs: What are the spread, premium, carry, rollover, cancellation and account costs?
  • Operations: How are gains settled, what records will I receive, and who handles reporting?
  • Monitoring: What event triggers resizing, closing or rolling the hedge?

If any answer is unclear, pause before execution and obtain clarification from the authorised dealer and the product provider. The unresolved eligibility question is not a technical footnote: it determines whether the proposed hedge is available to you at all.

What a sensible conclusion looks like

There is no universal “best” rupee hedge for a US portfolio. The right choice follows from the liability you are matching, the type of exposure you hold, the route permitted for an India resident, and your ability to manage mismatch, margin and renewal. Some investors will rationally leave a portfolio unhedged because dollar exposure diversifies their future purchasing power; others may seek a documented, partial hedge to make a near-term rupee obligation more predictable.

Use the RBI FAQ as a regulatory starting point, not as a substitute for a current, transaction-specific confirmation. An authorised dealer should establish the permitted purpose, evidence, instrument, settlement and LRS treatment before you place an order.
