For U.S. federal tax purposes, cryptocurrency paid to an employee for services is wages. Convert the payment to its fair market value (FMV) in U.S. dollars when the employee receives it, include that amount in payroll, apply the applicable federal income-tax withholding, FICA, and FUTA rules, and report the wages on Form W-2. The asset’s form does not remove ordinary employer payroll-tax duties.

The practical challenge is getting the classification, dollar valuation, timing, deposits, reporting, and records right. This guide covers federal treatment using the IRS’s 2026 employer guidance; state and local wage-payment and tax rules must be checked separately.

What counts as cryptocurrency wages for federal payroll taxes?

When an employee receives a digital asset as remuneration for services, the IRS treats the payment as wages for federal employment-tax purposes. The value to use is the asset’s FMV in U.S. dollars when received. The IRS states in FAQ 61: “Generally, the medium in which remuneration for services is paid is immaterial to the determination of whether the remuneration constitutes wages for employment tax purposes.” The FAQ was added December 15, 2025, and addresses digital assets paid by an employer to an employee. IRS digital-asset FAQ

That means the employer should not treat crypto wages as outside payroll merely because the employee receives tokens rather than dollars. The wage value belongs in the ordinary federal payroll process. Under the IRS’s current guidance, the value is subject to applicable federal income-tax withholding, Social Security and Medicare taxes under FICA, and federal unemployment tax under FUTA, with the wage amount reported on Form W-2. How do I handle payroll taxes when employees are paid in cryptocurrency?

Use the same payroll compliance sequence you use for other employee compensation, but establish and document the cryptocurrency payment’s dollar value and receipt time. The sequence below keeps the key decisions in order.

  1. Confirm the worker is an employee. Apply the correct worker classification before choosing a tax-reporting path. Employee compensation belongs in payroll and is generally reported on Form W-2. Calling a payment crypto, a bonus, or a token grant does not by itself make an employee an independent contractor.
  2. Determine the dollar value and time of receipt. Identify the asset and quantity, then establish its FMV in U.S. dollars when received. Record the date and time, valuation source or method, and relevant transaction details.
  3. Include the value in payroll. Use the dollar amount as wages in the applicable payroll calculations. Apply the current-year rules to determine federal income-tax withholding, employee and employer FICA, and FUTA as applicable to the employee and payment.
  4. Deposit and report on schedule. Follow the current IRS procedures for federal tax deposits and employment-tax returns. Payroll deposits and return deadlines depend on the employer’s circumstances, so use the current-year guide rather than relying on a remembered schedule.
  5. Report wages on Form W-2. Include the employee wage amount in U.S. dollars in the applicable W-2 reporting. The IRS’s 2026 W-2 instructions expressly address FMV of virtual currency paid as wages.
  6. Retain the supporting records and check other jurisdictions. Keep payroll records, transaction evidence, and the FMV calculation. Separately verify any state or local wage-payment and tax requirements.

The IRS’s 2026 Publication 15 (Circular E) is the central employer guide for federal withholding, deposits, reporting, payment, and employment-tax records. The IRS also summarizes employer duties on its Understanding employment taxes page.

How do I value cryptocurrency wages and determine when the employee received them?

Use FMV in U.S. dollars at the time of receipt—not a value selected later simply because it is easier to retrieve. IRS digital-asset guidance distinguishes the transaction setting: exchange-recorded dollar value is relevant for an exchange-facilitated receipt, while a peer-to-peer transaction is valued at the time it is recorded on the distributed ledger. If you do not use a value reported by a blockchain explorer, you must be able to establish that your chosen value accurately represents FMV. IRS digital-asset FAQ

Payment setting Receipt-time rule described by the IRS What to preserve
Exchange-facilitated transfer The exchange-recorded dollar value is relevant to FMV when received. Exchange transaction record, asset and quantity, dollar value, and timestamp.
Peer-to-peer on-chain transfer Receipt occurs when the transaction is recorded on the distributed ledger; use FMV at that time. Transaction identifier or other transaction detail, ledger-recording time, valuation source, and calculation.
Other valuation method The selected value must accurately represent FMV at receipt. The method used and evidence supporting why it represented FMV at that time.

Make the valuation trail reproducible. A payroll entry should connect the quantity paid to the dollar amount used, the relevant receipt time, and the supporting exchange, ledger, or other valuation evidence. If an employee receives multiple transfers at different times, retain enough detail to support the value assigned to each receipt rather than relying on a single unexplained daily figure. This is a recordkeeping practice for substantiating the wage value, not an IRS-prescribed software workflow.

Which federal taxes and employer duties apply?

Once the dollar wage value is established, apply the relevant rules in the current-year IRS employer guide. The crypto payment does not replace the usual analysis of withholding, employer and employee FICA, FUTA, deposit timing, and employment-tax return obligations. IRS Publication 15 (2026)

  • Federal income-tax withholding: Include the wage value in the applicable withholding calculation using the employer procedures and employee facts described in the current guide.
  • FICA: Account for the employee and employer Social Security and Medicare obligations as applicable. Do not apply a remembered rate or wage-base limit without checking the current-year instructions and the employee’s payroll facts.
  • FUTA: Account for federal unemployment tax under the rules that apply to the employer and employee.
  • Deposits and returns: Use Publication 15 for current deposit, reporting, and payment procedures. The required schedule depends on employer-specific facts; do not assume every employer has the same deposit timetable.

Publication 15 generally treats noncash in-kind wage payments as subject to federal income-tax withholding, Social Security, Medicare, and FUTA based on FMV when provided, while listing exceptions for certain household work, agricultural labor, and services outside the employer’s trade or business. Digital-asset wages are also addressed independently in the IRS digital-asset FAQ, so do not assume that a general noncash-wage exception automatically resolves the treatment of a particular cryptocurrency payment. Consult the applicable guidance for the actual employment arrangement. IRS Publication 15 (2026) IRS digital-asset FAQ

Withheld federal income, Social Security, and Medicare taxes are trust-fund taxes. The IRS warns that failing to withhold, deposit, or pay them can result in the trust fund recovery penalty. This makes accurate payroll processing and timely deposits important even when the compensation was delivered in a noncash form. IRS Publication 15 (2026)

How do I report cryptocurrency wages on Form W-2?

Report employee wages using the U.S.-dollar wage amount included in payroll, following the applicable Form W-2 and W-3 instructions. The IRS’s 2026 instructions state that FMV of virtual currency paid as wages is subject to withholding, FICA, and FUTA and must be reported on Form W-2. Use the current instructions for the applicable boxes and filing requirements rather than creating a separate contractor-style reporting path for employee wages. 2026 Instructions for Forms W-2 and W-3

Before filing, reconcile the payroll records to the W-2 amounts: the dollar wage value should be supported by the underlying asset quantity, receipt time, and valuation evidence. The IRS’s About Form W-2 page provides the employer filing overview; the detailed current-year instructions govern the form’s reporting requirements.

How is contractor cryptocurrency compensation different?

Do not use employee payroll withholding rules solely because a payment is made in cryptocurrency. First determine whether the recipient is an employee or an independent contractor. The IRS says an independent contractor’s FMV at receipt generally constitutes self-employment income and is subject to self-employment tax; that is a different reporting path from employee wages and Form W-2 payroll treatment. Recipient classification Federal treatment covered here Key distinction
Employee FMV of digital assets paid for services is wages subject to applicable income-tax withholding, FICA, and FUTA; report wages on Form W-2. Employer runs the compensation through payroll.
Independent contractor FMV at receipt generally constitutes self-employment income subject to self-employment tax. This is not the employee wage-withholding path described above.

The label on an invoice or payment agreement is not enough to settle worker status. Classification depends on the actual working relationship and applicable rules, which are beyond the digital-asset valuation question. When status is uncertain, resolve it before processing the payment; treating an employee as a contractor can send the compensation through the wrong reporting and tax process.

What records should an employer keep, and for how long?

The IRS’s 2026 Publication 15 says to retain employment-tax records for at least four years. Its record list includes the FMV of in-kind wages, making the cryptocurrency valuation evidence part of the payroll record rather than an optional note. IRS Publication 15 (2026)

For each cryptocurrency wage payment, maintain a record set that can explain both what was transferred and how it became a payroll dollar amount:

  • Employee identity and payroll period or service payment associated with the compensation.
  • Digital asset type and quantity transferred.
  • Date and time received, including the ledger-recording time for an on-chain transfer.
  • Transaction details, such as an exchange confirmation or ledger transaction reference.
  • FMV in U.S. dollars, the valuation source or method, and the calculation or evidence supporting the result.
  • The payroll records showing how the dollar amount entered withholding and employment-tax calculations, deposits, returns, and W-2 reporting.

Organize these records so a reviewer can trace the chain from the employee’s receipt to the wage figure and then to the federal payroll filings. A ledger reference without a valuation method may show that a transfer occurred but not explain the dollar value used; an amount in payroll without receipt-time evidence may likewise be difficult to substantiate.

What does federal guidance leave to state and local rules?

IRS Publication 15 covers federal employment-tax matters and directs employers to state or local tax departments for their rules. The federal guidance described here does not establish whether a particular state or locality permits a particular form of cryptocurrency wage payment, what employee consent or wage-payment method may be required, or which additional taxes apply. Verify the law where the employee works before adopting a crypto-pay policy. IRS Publication 15 (2026)

Keep the two questions separate: federal tax treatment determines how a qualifying employee wage payment is handled for federal payroll purposes, while state and local authorities may impose separate wage-payment and tax requirements. Federal W-2 treatment is not, by itself, a determination that every method of paying wages is permitted in every jurisdiction.

What are the most common payroll mistakes with crypto wages?

Most avoidable errors arise when the payment is treated as a technology exception instead of a wage transaction that needs ordinary payroll controls.

  • Leaving the payment out of payroll: Digital-asset remuneration for employee services is still wages under the IRS’s federal guidance.
  • Using the wrong valuation time: A later quote may not reflect FMV when the employee received the asset. Use the relevant receipt-time evidence, including ledger recording for an on-chain transfer.
  • Keeping only a token quantity: The payroll obligation and W-2 reporting use a U.S.-dollar wage value; preserve how that value was determined.
  • Confusing an employee with a contractor: The contractor self-employment-income path is not interchangeable with employer wage withholding.
  • Using stale tax rates or filing calendars: Consult the current Publication 15 and applicable forms for the year and employer facts rather than assuming last year’s values remain applicable.
  • Assuming federal guidance settles local legality: Federal tax treatment does not answer every jurisdiction’s wage-payment rules.

Employers should also plan how the payroll operation will fund required tax deposits when compensation is delivered as a noncash asset. The IRS sources establish the tax and reporting duties, not a particular crypto payroll platform or funding setup; employers should ensure their process can calculate and meet the applicable obligations on time.

How should an employer set up a repeatable process?

A written workflow helps ensure each payment has a consistent classification, valuation, review, and reporting trail. The exact software or exchange is a business choice; the IRS guidance does not endorse a particular product.

  1. Set a classification gate. Identify whether the payee is an employee before issuing compensation and document the basis for the payroll path selected.
  2. Define valuation evidence requirements. Specify what information payroll needs for an exchange-facilitated or peer-to-peer transfer, including timestamps and records supporting FMV.
  3. Route the dollar value into payroll review. Ensure the wage value is reviewed and included in the normal applicable tax calculations before the payroll period is finalized.
  4. Assign deposit and filing ownership. Make clear who checks the current Publication 15 rules, schedules deposits, reconciles liabilities, and handles employment-tax returns.
  5. Reconcile payroll and transfer records. Match the asset transaction to its USD wage amount and to the payroll and W-2 records.
  6. Review jurisdiction coverage. Check state and local rules for every relevant employee work location and update the process when the workforce or rules change.
  7. Apply the retention schedule. Keep the records needed to support wage valuations and employment-tax filings for at least the IRS’s four-year period.

For a small employer, this can be a checklist attached to each payroll run. For a larger employer, the same controls can be assigned across payroll, finance, and tax teams. In either case, the essential outcome is that the company can explain, for each payment, who received it, when it was received, how its dollar value was established, how payroll taxes were handled, and where the payment was reported.

Which IRS publications and forms should employers check?

Use the current-year IRS materials for the tax year in which wages are paid. As of October 25, 2026, the relevant materials in this guide are the 2026 versions of Publication 15 and the W-2/W-3 instructions, alongside the IRS’s digital-asset FAQs.

Rates, wage bases, and deposit details can change or depend on payroll facts. Use the applicable year’s instructions and the employee’s circumstances rather than carrying forward a figure from an older article or payroll setup.

Frequently Asked Questions

Does federal tax treatment mean my state allows me to pay wages in crypto?

No. The IRS materials explain federal tax treatment, but they do not establish whether a particular state or locality permits a given wage-payment method or imposes additional conditions. Check the authorities for each employee’s work location before choosing the payment arrangement.

Can I classify a worker as a contractor because I pay them in cryptocurrency?

No. The payment medium does not determine worker status. Classification must be resolved from the working relationship and applicable rules; the tax path differs only after the recipient is correctly classified.

Does the IRS endorse a specific exchange or crypto payroll service?

The cited IRS guidance describes tax treatment, valuation, reporting, and employer duties; it does not endorse a particular exchange, payroll vendor, or valuation product. Employers remain responsible for having records that support the wage value used.

How long should I keep records for crypto wage payments?

The IRS’s 2026 Publication 15 specifies at least four years for employment-tax records and includes FMV of in-kind wages in the record list. Keep the transaction and valuation evidence needed to support the payroll amount with those records.
