Use a two-pass process. First make every company comparable by aligning its fiscal period, accounting basis, currency, ratio definitions and peer group. Then combine general measures of profitability, cash conversion, leverage, liquidity and valuation with sector-specific operating evidence. A low P/E or P/B is not automatically cheap: the multiple must be tested against asset quality, order execution, tariffs, utilisation, capital needs and the durability of cash flows.
Start with a comparable data set
Financial ratios are useful only when the numbers describe the same kind of period and business. Before calculating anything, write down the reporting date, fiscal year, trailing or forecast status, consolidated or standalone accounts, currency, accounting standard and the exact numerator and denominator used. A bank’s debt, for example, is part of its funding model, while debt at a cement producer is normally analysed as financing for physical assets. Treating the two balance sheets as if they had the same meaning can produce a precise but misleading comparison.

Align the period and accounting basis
- Use the same fiscal year or the same trailing-twelve-month period for every peer.
- Separate reported ratios from estimates. Mark whether earnings are historical, management-guided or analyst-forecast.
- Use consolidated statements consistently when subsidiaries contribute material revenue, debt or cash.
- Convert currencies before calculating margins, returns or enterprise value, and record the exchange-rate date.
- Recalculate ratios when companies define terms differently. One issuer’s net debt may exclude leases or restricted cash that another includes.
Choose a defensible peer group
Compare companies with similar business models, regulation, geography and capital intensity. A regulated transmission utility should not be judged against a merchant generator on the same return target, and a retail-focused bank should not be ranked directly against a wholesale lender without adjusting for funding mix and risk. Include at least two genuine alternatives within each sector so that a ratio is read as a relative signal rather than an isolated score.
Recommended Free Tools
Use a two-pass review
- Pass one—financial structure: calculate margins, returns, cash conversion, leverage, liquidity and valuation from aligned statements.
- Pass two—operating reality: test the sector metrics that explain whether those ratios can persist, such as non-performing assets for banks, executable orders for defence contractors, tariff recovery for power companies, and utilisation and cost per tonne for cement makers.
The National Institute of Securities Markets describes ratio analysis as a way to assess valuation, profitability, liquidity and solvency and to compare companies over time or within an industry. Its definitions are a useful starting point, but the company’s filing should control when a term is defined differently: NISM financial-ratio definitions.

The general ratio toolkit
Calculate the core measures below before applying a sector lens. Keep the numerator and denominator beside each result in your worksheet so that another reader can reproduce it.
| Measure | Formula | What it helps answer |
|---|---|---|
| Gross margin | (Revenue − cost of goods sold) ÷ revenue | How much revenue remains after direct production costs |
| Net margin | Net profit ÷ revenue | How much reported profit is produced from each unit of revenue |
| Return on equity (ROE) | Net income ÷ shareholder equity | What return the business generates on owners’ capital |
| Debt-to-equity | Total debt ÷ shareholder equity | How heavily the balance sheet relies on debt relative to equity |
| Interest coverage | EBIT ÷ interest expense | Whether operating earnings cover contractual interest |
| Cash-flow-to-sales | Operating cash flow ÷ revenue | How much reported sales turn into operating cash |
| Operating-cash-flow interest coverage | Operating cash flow ÷ interest expense | Whether cash generation, rather than accounting EBIT, covers interest |
| Debt-service coverage | Operating cash flow ÷ total debt service | Whether cash can meet principal and interest obligations |
| Free-cash-flow yield | Free cash flow ÷ market value | Cash return relative to the price paid for the equity |
These formulae and the cash-flow coverage measures are set out by NISM in its cash-flow and coverage guidance. A high ROE can come from thin equity and heavy leverage, so read it with debt, coverage and cash conversion. Similarly, a strong net margin in a peak year may say little about through-cycle economics.
Profitability and returns
Gross margin shows exposure to input costs; operating or EBITDA margin adds overhead and operating efficiency; net margin includes financing, tax and exceptional items. Compare ROE with return on capital employed (ROCE) where the business owns substantial physical assets. ROCE is especially informative for power and cement because it tests the return earned on debt and equity invested in plants and networks. Track the direction over several years rather than treating a single annual percentage as a permanent characteristic.

Reconcile net profit to operating cash flow. Investigate a widening gap by checking receivables, inventory, advances, contract assets, tax payments and one-off working-capital releases. Free cash flow should be calculated after the maintenance capital expenditure required to keep the business operating; subtracting only a small discretionary investment can make a capital-intensive company appear cash rich.
Leverage, liquidity and coverage
Debt-to-equity is a starting point, not a complete solvency test. Add net debt-to-EBITDA where EBITDA is meaningful, operating-cash-flow interest coverage, debt-service coverage and the maturity schedule. Review undrawn committed lines, cash restrictions, refinancing dates and covenant headroom. A company can show acceptable annual interest coverage while facing a near-term principal repayment it cannot fund.
Valuation
Calculate P/E, P/B, EV/EBITDA and dividend yield using the same share-price date and the same reported or forecast period. State whether earnings are diluted, adjusted or statutory. Enterprise-value measures incorporate debt; equity multiples do not. A multiple should be interpreted as the price of a stream of future cash flows with a particular risk, growth rate and capital requirement—not as a universal cheapness score.
How to analyse banking stocks
Banks convert funding into loans and securities, so asset quality, liquidity and regulatory capital are as important as earnings. The Reserve Bank of India identifies capital adequacy, non-performing-asset classification, exposure limits and liquidity coverage as core supervisory metrics; its regulatory comparison is available at RBI banking guidance.

Net interest margin and funding franchise
Net interest margin (NIM) measures the spread earned on interest-bearing assets after funding costs. Compare NIM with the funding mix: low-cost current and savings deposits can support a different margin than wholesale or term funding. Examine loan growth and deposit growth together. Loans growing much faster than stable deposits may require expensive funding or signal aggressive underwriting. Cost-to-income adds the operating-efficiency perspective, but a low cost ratio achieved by underinvesting in controls is not a durable advantage.
Asset quality and provisioning
- Gross and net NPA: gross non-performing assets show the stock of stressed loans; net NPA reflects provisions already charged against them.
- Slippages: new loans entering stress reveal current underwriting pressure before the total NPA ratio fully reflects it.
- Recoveries and upgrades: compare collections with write-offs and fresh slippages to determine whether improvement is genuine.
- Provision coverage and credit cost: assess whether provisions are adequate for identified and expected losses, and how much of profit is consumed by them.
- Concentration: inspect exposure to a borrower, sector, geography or connected group; concentration can make a low headline NPA ratio fragile.
Read reported profit alongside the provisioning trend. Rapid loan growth with weakening underwriting can make current ROE look attractive immediately before credit costs rise.
Capital and liquidity
Compare Common Equity Tier 1 (CET1) and total capital ratios with the applicable regulatory minimum and the bank’s stated management buffer. A larger buffer can absorb losses or support growth, while a thin buffer may force a dilutive capital raise. Review the liquidity coverage ratio, the maturity of wholesale funding and the stability of deposits. Liquidity is not interchangeable with profitability: a bank can report high ROE and still be vulnerable to a funding shock.
Bank valuation: P/B tied to sustainable ROE
Price-to-book is generally more informative for banks than EV/EBITDA because interest-bearing liabilities are operating inputs rather than a separate source of enterprise financing. Compare P/B with sustainable, risk-adjusted ROE. A bank trading below book may be discounting poor asset quality, inadequate provisions, weak growth or a future capital need. A premium to book can be justified when returns remain above the cost of equity, asset quality is controlled and the deposit franchise is durable. Do not use one year of unusually low credit costs to define sustainable ROE.

- Place gross NPA, net NPA, slippages, recoveries, provision coverage and credit cost beside those returns.
- Check CET1, total capital and liquidity coverage against required levels and management targets.
- Map borrower and sector concentration, deposit composition and wholesale-funding dependence.
- Compare P/B with a normalized ROE after allowing for a through-cycle credit cost.
- Test a downside case in which slippages and provisions rise while deposit costs increase.
How to analyse defence stocks
Defence contractors often have lumpy, milestone-based revenue. An announced order book is evidence of potential demand, not proof of future profit or cash. No single defence ratio standard was established for all issuers, so use each company’s filings, contract notes and procurement disclosures and record the definition and date of every order-book figure.
Test the order book for quality
- Order-book value and intake: separate confirmed contracts from preferred-bidder status, framework agreements or opportunities.
- Execution schedule: identify delivery milestones, customer acceptance tests and the portion expected to be recognised in each fiscal year.
- Funding and cancellation terms: check advance payments, appropriations, termination rights and contract-price or cost-escalation clauses.
- Customer and export mix: a single programme or government customer can dominate revenue; export approvals and geopolitical restrictions can alter timing.
Reconcile the order book to disclosed contracts and delivery schedules. A large backlog is useful only when it is funded, executable and profitable at the agreed price.
Follow conversion from contract to cash
Track order intake, revenue conversion, receivable days, inventory and working-capital intensity. Milestone billing may create large contract receivables before cash arrives. Rising inventory can indicate production for a scheduled delivery, but it can also signal redesign, acceptance delays or obsolete components. Compare operating cash flow with EBITDA and net profit over several periods, and explain any persistent shortfall.

Margins, capital and concentration
Use EBITDA and EBIT margins to identify contract economics, then examine ROCE and capital expenditure for the engineering, tooling and testing required to deliver. Normalize margins for unusually profitable or loss-making programmes. Review customer concentration, supplier dependence, export exposure, warranty obligations and cancellation risk. A defence company with a lower margin but reliable cash collection may be financially stronger than one reporting a higher margin tied to unbilled milestones.

Normalize earnings for lumpy contract recognition before using P/E. If one delivery milestone inflates a single year, a low P/E may simply reflect a peak denominator. EV/EBITDA can help when capital structure differs, but it still needs a cash-conversion and capital-expenditure check. Value the recurring business only after separating funded backlog from uncertain pipeline.
How to analyse power stocks
Power economics differ sharply between regulated transmission or distribution and merchant generation. Start by identifying the model, then match the ratios to the source of revenue. Regulatory and operating context can be checked in the Central Electricity Regulatory Commission annual-report archive, which runs through 2024–25, at CERC annual reports, and in the Central Electricity Authority archive, which includes 2024–25 reports, at CEA annual reports.
Returns, leverage and debt service
Combine ROE and ROCE with net debt-to-EBITDA, interest coverage and debt-service coverage. A project can have an acceptable accounting return but weak cash coverage if commissioning is delayed or receivables are trapped. Inspect debt maturity, refinancing exposure, restricted cash and the interest rate mix. For a new project, compare expected return with the cost of capital and include the time before commercial operation.
Utilisation and plant economics
For generators, plant availability and plant-load factor show whether capacity is operating; availability measures readiness, while load factor reflects actual dispatch. Examine heat rate where disclosed, fuel quality, fuel-cost pass-through and the spread between tariff and variable cost. For networks, use availability, approved tariff and allowed return rather than merchant-generation measures. Low utilisation can depress fixed-cost absorption even when the plant is technically available.
Tariffs, receivables and regulation
Ask whether the tariff structure permits recovery of fuel, operating and financing costs, and whether a regulator has approved the relevant claims. Track receivable days and the age of regulatory receivables separately from ordinary customer dues. A nominal receivable is not equivalent to cash if collection depends on a tariff order, government support or a disputed adjustment. Stress-test a delay in tariff recovery, higher fuel prices and a slower commissioning date.
Separate regulated and merchant cases
- Regulated transmission or distribution: focus on approved asset base, allowed return, availability, regulatory assets and collection discipline.
- Merchant or competitively contracted generation: focus on dispatch, realised tariff, fuel availability, pass-through clauses, heat rate and market-price exposure.
- Integrated groups: analyse each segment separately before accepting a consolidated ROE or leverage ratio.
How to analyse cement stocks
Cement is cyclical and asset intensive. A company can report strong earnings at the top of a pricing cycle while carrying debt for an expansion that earns poor returns when prices normalize. Compare a complete cycle where possible, not just the latest quarter.

Volume, price and unit economics
- Dispatch or sales volume: shows demand and market-share movement.
- Realisation per tonne: separates pricing power from volume growth.
- EBITDA or operating profit per tonne: reveals the contribution after variable costs and is more comparable than consolidated margin when product mix changes.
- Energy and freight cost per tonne: identifies exposure to fuel, electricity, logistics distance and alternative fuels.
- Capacity utilisation: shows how effectively fixed assets are used and whether new capacity is running below plan.
Capital returns and balance sheet
Use ROCE alongside net debt-to-EBITDA, interest coverage and operating cash flow. Include maintenance capex before calling the business a free-cash-flow compounder. For expansion, compare the expected incremental return with the cost of capital, ramp-up period, kiln and grinding capacity, and the probability that local prices will support the project. A low debt ratio can deteriorate quickly if a large project is funded before demand arrives.
Issuer example—Power Cement Limited FY2025
Power Cement Limited’s FY2025 annual report presents a single ratio table with margins, returns, leverage, coverage, utilisation and production efficiency. The published figures below are issuer-specific FY2025 results, not sector benchmarks:
| Metric | FY2025 figure |
|---|---|
| Plant capacity utilisation | 66.51% |
| Return on equity | 3.46% |
| Return on capital employed | 12.62% |
| Interest coverage | 1.50 times |
| EBITDA-to-sales | 18.68% |
Use the annual report for the company’s definitions and period, and do not generalise these percentages to other cement producers or to another year: Power Cement Limited annual report 2025. The combination illustrates why several ratios must be read together: utilisation, profitability, return on capital and interest cover answer different questions.
Cycle-normalised valuation
Compare P/E and EV/EBITDA using normalized margins and mid-cycle volumes, then add dividend capacity and expansion funding. A peak-cycle EBITDA denominator can make EV/EBITDA look unusually low; a trough-cycle denominator can make it look excessive. Check whether the company’s cost position—energy, freight, raw materials and plant location—supports a margin advantage after prices revert.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Match valuation methods to the sector
Use the same price date and fiscal period across peers, but do not force one multiple onto every business.
- Banks: emphasize P/B against sustainable ROE, with asset quality, provisions, capital and liquidity determining whether book value is dependable. EV/EBITDA is usually less informative because funding liabilities are integral to operations.
- Defence: use normalized P/E or EV/EBITDA only after adjusting for milestone timing, backlog quality, working capital and customer concentration.
- Power: pair EV/EBITDA and net-debt measures with tariff recovery, utilisation or availability, receivable ageing and debt service. A regulated asset may warrant a different framework from merchant generation.
- Cement: pair EV/EBITDA with EBITDA per tonne, utilisation, energy and freight costs, cycle-normalized margins, maintenance capex and expansion returns.
- Dividend yield: treat it as an outcome of distributable cash and balance-sheet policy, not proof that earnings are safe. Check whether dividends are funded by operating cash flow after necessary investment.
The multiple describes the price relative to reported or expected earnings or cash flow. It does not replace an explanation of why those earnings should persist and what could make them fall.
Build a cross-sector comparison that does not hide risk
After the sector work, compare at least two companies within each sector on the same decision axes. A simple scorecard can use qualitative ratings supported by the underlying figures:

- Profitability: use margins and ROE or ROCE, then identify the operating driver behind the result.
- Balance-sheet resilience: assess capital buffers, net debt, maturities and coverage rather than leverage alone.
- Cash conversion: compare operating cash flow with profit and identify recurring working-capital needs.
- Regulatory or contract risk: record tariff orders, approvals, cancellation clauses, customer concentration and procurement dependence.
- Capital intensity: estimate maintenance and growth capex and the return expected on each major project.
- Cycle exposure: test credit costs, dispatch, pricing, fuel inflation or cement demand under a weaker environment.
- Valuation: state the multiple, the denominator’s period and the operating assumptions that justify it.
Do not average the scores mechanically. Explain the trade-off: a higher multiple may buy stronger cash conversion and lower risk, while a cheaper stock may require a larger margin of safety because its earnings are less reliable.
A practical research and calculation workflow
- Collect primary documents: obtain the latest annual report, regulatory filing and investor presentation for every company. Use exchange filings or regulator archives when an investor presentation omits a definition.
- Create a definition sheet: record each numerator, denominator, fiscal period, currency, consolidation basis and whether the number is reported or forecast.
- Recalculate: independently compute margins, returns, leverage, coverage, cash conversion and valuation. Reconcile differences with the issuer’s published ratio table instead of silently substituting your own definition.
- Build the peer table: keep sector peers together and add the operating metrics that explain the financial ratios. Include at least two real alternatives per sector.
- Stress-test earnings and cash: model higher funding costs for banks, weaker utilisation or fuel inflation for power and cement, delayed milestones for defence, and any relevant combination of these shocks.
- Document uncertainty: place stale data, definition differences, regulatory receivables, unconfirmed orders and forecast assumptions beside the comparison they affect.
- Write the thesis: state why the company deserves its multiple, what must happen operationally, which balance-sheet constraint matters most and what evidence would invalidate the view.
Common mistakes and how to correct them
Comparing mismatched ratios
A trailing P/E for one company and a forward P/E for another are not like-for-like. Correct the error by labelling every denominator and using the same price date, period and forecast status.
Treating a low multiple as a margin of safety
A low P/B can reflect impaired bank assets; a low P/E can reflect peak defence deliveries or a cement upcycle; a low EV/EBITDA can accompany under-utilised power assets and refinancing risk. Link the multiple to cash, asset quality, utilisation or contract execution before calling it cheap.
Using accounting profit without cash evidence
Receivables, inventory and milestone claims can absorb cash while profit rises. Check operating cash flow, cash-flow-to-sales, debt-service coverage and the working-capital schedule.
Ignoring the denominator’s quality
ROE can be lifted by leverage or a small equity base, EBITDA can be inflated by peak prices, and book value can be overstated when assets or loans are impaired. Use the sector-specific quality checks before ranking returns.
Mixing regulated and competitive economics
Tariff-based recovery, merchant pricing, government procurement and consumer cement demand have different risk drivers. Segment a diversified group and value each activity with the appropriate operating evidence.
Overlooking future capital needs
Expansion capex, required bank capital, defence tooling and power commissioning can consume cash for years. Include the funding plan and expected return on new capital, not only the current-year ratio.

Decision rule
A sound comparison ends with a chain of evidence: aligned figures, a sector-appropriate operating explanation, cash that supports reported profit, a balance sheet that can survive the stress case, and a valuation that compensates for the remaining uncertainty. If any link is missing, treat the ratio as a prompt for further analysis rather than as a buy or sell signal.
