How to Evaluate a Startup Investment Before Putting in Money

Evaluate a startup investment in six passes before sending money: identify the issuer and security, verify the legal offering route, read the contracts and filings, test the business evidence, model dilution and payout priority, and decide whether the illiquidity and potential total loss fit your finances. A pitch deck or headline valuation cannot answer those questions by itself.

This guide uses U.S. federal securities rules and SEC materials current through October 13, 2026. State laws may add requirements, and investors outside the United States need jurisdiction-specific advice. It is educational information, not personalized investment, legal, or tax advice.

1. Establish exactly what you are being offered

Start with the legal identity of the transaction, not the startup’s brand name. Ask for the issuer’s complete legal name, state or country of formation, management names, and the entity that will appear on your contract and receive your money. Confirm whether you invest directly in that company or through a fund, special-purpose vehicle, nominee, or crowdfunding platform. An intermediary can change your voting, information, fee, tax, and bankruptcy rights.

Identify the security

“Equity” is not a sufficient description. Common startup securities include stock, membership interests in a limited liability company, options, restricted stock, convertible debt, and other convertible instruments. The instrument determines what you own, when it converts, who gets paid first, and whether you can vote or transfer it.

Instrument Questions to answer in the documents
Common or preferred stock What class is issued? Are there liquidation preferences, voting differences, conversion rights, anti-dilution protection, or participation rights?
Membership interests What does the operating agreement provide for distributions, voting, capital calls, transfers, and dissolution?
Options or restricted stock What is the exercise price, vesting schedule, expiration date, repurchase right, and tax treatment?
Convertible note What are the interest rate, maturity, discount, valuation cap, conversion triggers, repayment priority, and default provisions?
SAFE or another convertible instrument When does it convert, what valuation cap or discount applies, and what happens if there is no qualifying financing or exit?

Obtain the term sheet, subscription agreement, charter or certificate of formation, operating agreement, investor-rights agreement, relevant side letters, and the complete note or SAFE form. Read incorporated exhibits rather than relying on a summary page.

2. Verify the offering route and its limits

Ask the issuer to state which registration exemption it is using and to provide the materials supporting that route. The exemption affects who may invest, how the opportunity may be advertised, what disclosures are required, resale restrictions, and filing obligations. A platform label or pitch-deck statement is not proof of compliance.

Offering route Key conditions to verify
Regulation D Rule 506(b) Generally no general solicitation. SEC guidance describes no more than 35 non-accredited purchasers in a 90-calendar-day period, plus sophistication and disclosure conditions for those purchasers. Securities are restricted.
Regulation D Rule 506(c) General solicitation is permitted, but every purchaser must be accredited and the issuer must take reasonable steps to verify that status.
Regulation D Rule 504 Separate conditions and offering limits apply; confirm the current rule, state compliance, and resale restrictions for the specific deal.
Regulation Crowdfunding It is a distinct federal route with its own intermediary, disclosure, investor-limit, and reporting requirements. Do not treat it as a Rule 506 offering.
Regulation A A separate offering framework with its own qualification and disclosure requirements. Confirm the tier and the documents actually filed.
Intrastate offering Eligibility depends on the issuer’s state and the purchasers’ residence and other conditions. State securities law remains central.

Rule 506 details that often matter

For a Rule 506(b) offering, the SEC says the issuer must file Form D after the first sale. The SEC’s staff FAQ says Form D is due within 15 calendar days after the first sale, where “first sale” means the first investor is irrevocably contractually committed. That FAQ is staff guidance and expressly has no legal force or effect. For Rule 506(c), determine how accreditation was verified and whether the process matches the rule rather than accepting an unchecked box.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

State securities statutes and regulations apply where securities are offered and sold. Ask which state notices, fees, blue-sky filings, or exemptions apply. If the issuer will not identify the route, cannot explain why its solicitation method fits that route, or pressures you to invest before providing documents, stop the process.

3. Search SEC filings and read the source documents

The SEC’s EDGAR system makes filed Form D notices publicly available. Search using the issuer’s exact legal name, then compare the filing with the offering materials.

  1. Search the legal issuer. Try former names and subsidiaries if the documents disclose them. Confirm that the entity in EDGAR is the entity in your subscription agreement.
  2. Open every available Form D. Check the claimed exemption, first-sale date, total offering amount, amount sold, remaining amount, minimum investment, and the people receiving proceeds or compensation.
  3. Look for amendments and other filings. An amended notice can change material information. Review any available reports, offering statements, or qualification filings relevant to the route.
  4. Reconcile inconsistencies. A different issuer name, offering size, manager, address, or use of proceeds requires a written explanation before you proceed.
  5. Keep the filing in perspective. Form D is a notice of an exempt Regulation D offering, not SEC approval, a valuation opinion, or an endorsement of the company or investment.

Read the contracts alongside the cap table and financial information. Confirm which document controls if a deck, term sheet, and definitive agreement conflict. Ask for a complete version rather than a redacted excerpt.

4. Test the business with evidence

A strong narrative is not the same as demonstrated demand. Request dated source data and reconcile it across the deck, financial statements, customer schedules, bank information where appropriate, and management interviews. Separate observed results from forecasts, pipeline, and promotional claims.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Customer problem and willingness to pay

  • Who experiences the problem, how frequently, and what do they use or pay for today?
  • What evidence shows that customers choose the product instead of merely expressing interest?
  • Are contracts paid and active, or are they pilots, letters of intent, free users, or uncommitted pipeline?

Product, security, and delivery

Determine whether the product is usable by the claimed customer, available at the stated scale, and protected against material security or privacy risks. Identify dependencies on a single cloud provider, supplier, data source, license, regulatory approval, or technical breakthrough. Ask what has shipped, what remains experimental, and who owns the intellectual property.

Traction and retention

Request customer counts and revenue by cohort, renewal and churn data, repeat usage, contract terms, and concentration by customer. A high total user count can conceal low engagement; a large contract can conceal dependence on one buyer. Distinguish booked revenue from recognized revenue, signed contracts from cash collected, and gross merchandise value from the company’s actual revenue.

Unit economics and cash needs

Review gross margin, customer-acquisition cost, payback assumptions, support and fulfillment costs, working-capital requirements, and monthly cash burn. Test whether the assumptions are supported by historical cohorts or are simply targets. Ask how much runway the round provides under the base case and what happens if sales or the next financing arrive late.

Market and competition

Map direct competitors, substitutes, incumbent responses, switching costs, and the realistic reachable customer set. A broad total-addressable-market slide does not establish a practical route to revenue. Ask what prevents a better-funded competitor from copying the product and which claims have been independently checked.

Team, governance, and execution

Verify relevant operating experience, time commitment, key-person dependencies, planned hires, ownership of inventions, and any related-party transactions. Review founder vesting, executive compensation, outstanding promises of equity, and conflicts involving directors, advisers, finders, or the fundraising platform.

Use of proceeds and milestones

Connect the amount raised to a written budget, runway, and measurable milestones. Ask which milestone is expected to unlock the next financing or meaningful revenue, how much capital it requires, and what management will do if the milestone slips. A round that funds only a short bridge can create immediate financing risk.

5. Reconstruct valuation, capitalization, and dilution

Private shares do not have a continuously quoted public-market price. Make valuation concrete by calculating the price per share or conversion economics from the definitive documents and reviewing a current, fully diluted capitalization table.

What the fully diluted table should include

  • All issued shares or membership interests by class and holder.
  • Options and warrants, including granted, vested, unvested, and reserved amounts.
  • SAFEs, convertible notes, and other instruments that may convert.
  • Promised grants or side-letter rights that could create additional ownership.
  • The proposed or anticipated option-pool increase and who bears that dilution.
  • Any outstanding debt or senior securities that affect exit proceeds.

Check whether the stated pre-money or post-money valuation uses the same capitalization assumptions as the subscription agreement. A post-money figure that includes the new money, an expanded option pool, or assumed conversions may not be comparable with a headline valuation quoted elsewhere.

A simple ownership calculation

For a straightforward priced round, your initial ownership percentage is generally the securities you receive divided by the fully diluted securities outstanding after the round. The actual result can differ when convertibles, option-pool changes, warrants, or different share classes are involved. Ask the issuer to show the calculation in a pro forma cap table, then recalculate it yourself.

Model dilution instead of assuming it

Future financing can reduce your percentage ownership even when the company grows. Model at least one later round, the expected option-pool increase, conversion of outstanding notes or SAFEs, and the possibility of a down round. Your percentage ownership is only one part of the result: a smaller percentage of a much larger exit may be valuable, while a larger percentage behind senior claims may pay nothing.

6. Model what your security could actually pay

Build downside, flat, and strong-exit scenarios using the contractual waterfall. Include future dilution, debt, liquidation preferences, participation rights, conversion choices, transaction fees, taxes where relevant, and the possibility that no exit occurs.

Term Why it changes the outcome What to ask
Liquidation preference A senior holder may receive a stated amount before common holders or junior classes. Is it 1x or another multiple? Is it participating? Which securities rank ahead of yours?
Conversion right A preferred or convertible holder may choose between a preference and common-equivalent shares. What triggers conversion, and who controls the choice?
Anti-dilution A down-round adjustment can change conversion economics and dilute other holders. Is protection broad-based weighted average, full ratchet, or absent?
Debt and maturity Debt may be repaid before equity, and a maturity date can force a decision before an exit. What happens at maturity, default, or an unsuccessful financing?
Participation or pro-rata rights The right to invest in later rounds can help maintain ownership but requires more capital. Is the right contractual, subject to thresholds, or unavailable?
Fees and expenses Platform, management, carry, legal, or transaction charges reduce net proceeds. Who pays each fee, when is it charged, and is it disclosed in the documents?

Use the actual cap table and documents to determine who receives proceeds first. A large company-level exit does not guarantee a return to every class. If management will not provide a waterfall or cannot explain the conversion and preference calculations, you do not yet know what you are buying.

7. Read rights, restrictions, and conflicts

Confirm voting rights, information rights, pre-emption or participation rights, board or observer rights, registration rights if any, transfer restrictions, amendment thresholds, and the conditions for converting or transferring the security. For debt, review interest, maturity, repayment priority, covenants, and default remedies.

Rule 506(b) purchasers receive restricted securities under SEC guidance. That means the exemption does not create a ready resale market. Verify any claimed secondary-market or company repurchase mechanism, including eligibility, pricing, consent requirements, fees, and the possibility that no buyer exists.

Identify compensation and conflicts. Determine whether the issuer, platform, finder, adviser, or manager is paid by the company, receives securities, earns transaction fees, or has a related-party relationship. A recommendation is less informative when the recommender’s compensation depends on closing the deal.

8. Check investor eligibility and personal capacity

Accredited-investor status

Some offering routes restrict participation. SEC materials describe categories based on financial thresholds, certain professional licenses, and qualifying entities. For one common individual test, net worth must be at least $1 million excluding the primary residence. Another common test is income above $200,000 individually or $300,000 jointly in each of the prior two years, with a reasonable expectation of reaching that level in the current year. Other categories and verification rules exist, so use the test applicable to the specific exemption.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Liquidity and loss capacity

The minimum check size says nothing about suitability. Assume you could lose the entire investment and be unable to sell it for an extended period. Consider emergency savings, debt, near-term housing or education costs, taxes, and whether a long holding period would force you to sell other assets at a bad time. Diversification matters because a single startup can fail even when its product and team appear credible.

Consider obtaining independent legal and tax advice for a specific offering, especially when the security is complex, the amount is material to you, or the documents contain unusual rights.

9. Compare multiple startup opportunities on the same basis

When choosing among deals, use identical questions and assumptions. Do not rank them by headline valuation alone.

Comparison axis Evidence to place side by side
Evidence quality Audited or independently verifiable records, paid usage, retention cohorts, and reconciled financial data versus management assertions.
Business risk Customer concentration, churn, competition, regulatory exposure, technical dependencies, and execution track record.
Financing risk Cash runway, burn, next-round dependence, likely dilution, and the consequences of a delayed or failed financing.
Security economics Price, fully diluted ownership, class seniority, conversion terms, liquidation waterfall, and participation rights.
Governance and transparency Reporting cadence, information rights, management history, related-party dealings, and clarity of the definitive agreements.
Liquidity and loss capacity Transfer restrictions, credible exit paths, expected holding period, and the amount you can lose without impairing essential goals.

10. Red flags that justify pausing or walking away

  • The issuer will not provide its legal name, definitive agreements, cap table, or exemption explanation.
  • Marketing claims cannot be reconciled with contracts, bank records, customer data, or filings.
  • The seller promises guaranteed returns, a guaranteed buyback, or a near-term exit without enforceable documentation.
  • Urgency, secrecy, referral pressure, or requests to send funds to an unrelated person or entity replace ordinary diligence.
  • The stated valuation changes depending on whether the option pool, convertibles, or debt are counted.
  • Material fees, conflicts, related-party transactions, or senior claims are missing from the summary.
  • Management cannot explain cash burn, runway, customer concentration, intellectual-property ownership, or the next financing need.
  • The proposed investment requires you to misstate accreditation, income, net worth, residency, or investment experience.

One red flag may have an innocent explanation, but the explanation should be specific, documented, and consistent across the materials. Refusal to answer basic questions is itself decision-useful information.

11. A practical decision sequence

  1. Collect the file. Save the term sheet, subscription agreement, charter or operating agreement, investor-rights agreement, note or SAFE, cap table, financial statements, customer metrics, use-of-proceeds budget, and relevant filings.
  2. Identify the security and route. Write down the issuer, instrument, exemption, purchaser-eligibility test, solicitation method, and state-law issues.
  3. Reconcile facts. Compare names, dates, offering amounts, ownership, revenue, customer counts, and use of proceeds across every document.
  4. Stress-test the business. Replace optimistic assumptions with slower sales, higher costs, customer loss, delayed financing, and a longer path to exit.
  5. Calculate the waterfall. Use the fully diluted cap table and contractual preferences to estimate what each security receives in downside, flat, and strong outcomes.
  6. Review your own constraints. Decide whether a total loss and long lock-up are acceptable without compromising essential goals.
  7. Get independent advice when warranted. A lawyer or tax professional can address issues that a general educational checklist cannot.
  8. Document the decision. Record the assumptions, unresolved questions, maximum amount, and conditions that would make you decline. Do not invest until material answers are documented.

What a careful conclusion looks like

You should be able to state, in plain language, who legally receives your money, what security you receive, which exemption permits the sale, what rights and restrictions attach to it, how the company uses the funds, how much additional capital it may need, and how proceeds would be distributed in several exit scenarios. You should also know which facts are verified, which are management projections, and which questions remain unanswered.

If you cannot explain those points without relying on the pitch deck, the investment is not yet sufficiently understood. The appropriate next step is more documentation or a decision not to invest—not a larger check based on urgency or a headline valuation.
