The safest way to evaluate a startup is staged diligence: test the team, customer problem, market, product, traction, competition, financials, capitalization, securities, governance, legal and intellectual-property ownership, security, and the exact terms of the proposed relationship. An investment decision should model dilution and downside; a partnership decision should additionally define shared outcomes, decision rights, data boundaries, implementation responsibilities, and exit terms.
Do not treat a pitch deck as evidence. Reconcile material claims with contracts, accounting records, customer or usage data, corporate filings, cap-table records, and independent references. Record what is verified, what is assumed, who owns each open question, and what would make you walk away.

Start with the decision you are actually making
Write your investment thesis or partnership business case before reviewing the presentation. This prevents an attractive founder, technology demo, or market headline from changing the standard halfway through diligence.
For an investment
- Define the stage, sector, geography, intended check size, target ownership, time horizon, expected return, and acceptable loss.
- State the control you require: information rights, a board seat, vetoes, pro-rata participation, or no control beyond ordinary investor protections.
- Set walk-away conditions, such as unresolved ownership disputes, an unverified revenue claim, unacceptable dilution, missing financial records, or a security risk you cannot price.
For a partnership
- Specify the problem to solve, the customers or revenue affected, the resources each side will commit, and the person accountable on each side.
- Choose measurable milestones and KPIs, such as implementation time, activation, retention, cost reduction, qualified pipeline, or gross margin.
- Agree on termination triggers before work begins: missed milestones, security incidents, regulatory change, insolvency, persistent service failure, or a change in strategic priority.
A partnership can fail even when the startup is financially healthy if the parties disagree about customer ownership, exclusivity, product priorities, data use, or who pays for integration. Those issues belong in the initial business case, not as last-minute contract language.

Use a defined diligence checklist
The U.S. Small Business Administration says investors examine a company’s management team, market, products and services, corporate-governance documents, and financial statements. A July 23, 2026 StartEngine educational checklist organizes private-company diligence into seven areas. Use that structure as a minimum screen, then add the partnership, security, and intellectual-property work that your proposed relationship requires.
| Area | Questions to answer | Evidence to request |
|---|---|---|
| Team | Can this team execute in the relevant domain, and are key people committed? | Founder biographies, references, employment status, hiring plan, and responsibility map |
| Product and market | Is the problem painful, frequent, and large enough for the proposed strategy? | Product demonstration, customer interviews, market assumptions, roadmap, and competitor analysis |
| Financials | How much cash is available, how quickly is it being spent, and what must go right? | Income statements, balance sheets, cash-flow reports, bank or management reporting, forecast, and use of funds |
| Cap table | Who owns what now, and what will the proposed financing do to ownership? | Current capitalization table, option ledger, SAFEs, notes, warrants, financing documents, and side letters |
| Use of proceeds | Will new capital or partner resources fund specific milestones? | Budget by initiative, hiring plan, runway model, and milestone schedule |
| Legal and regulatory matters | Can the company legally operate, sign, sell, employ, and protect what it claims to own? | Formation records, contracts, licenses, litigation list, insurance, privacy materials, and compliance records |
| Traction | Are demand, revenue, usage, and retention real, repeatable, and independently supportable? | Customer-level or cohort data, invoices, renewals, pipeline, usage logs, and references |
StartEngine also cautions that private-company investing is speculative and can result in losing the entire investment. There is no universal startup-quality score or validated pass/fail threshold; the sources available for this topic provide process guidance, not a predictive statistic.
Assess the team and governance
Founders are underwriting an uncertain plan, so evaluate both capability and behavior. Review relevant domain experience, evidence of shipping and selling, prior company outcomes, references from employees and customers, and whether each founder is working full time. A prestigious résumé is not a substitute for evidence that the team can perform the specific next set of tasks.
Questions for founders and key counterparts
- What must be true in the next 12 to 24 months for the plan to work?
- Which assumptions are least tested, and what experiment will test each one?
- What work is done personally by the founders, and what depends on a hire who has not yet been made?
- How are disagreements resolved, and who has final authority over product, sales, hiring, spending, and a pivot?
- What commitments do founders have to other companies, universities, investors, or related parties?
Review the board composition, voting rights, reserved matters, related-party transactions, unresolved disputes, and the company’s process for approving major contracts. Ask for a hiring plan tied to milestones rather than a generic headcount forecast.
For a co-founder or operating partnership, discuss motivations, working hours, risk tolerance, money, ownership expectations, and decision style directly. Y Combinator notes that its co-founder questions are intended to expose major differences early and supplement, rather than replace, time working together.
Test the customer, market, product, and competition
Start with the customer problem
Identify the exact user, buyer, economic beneficiary, and budget owner. Ask how often the problem occurs, what it costs today, what triggers a purchase, and which workaround is used when the startup is unavailable. A large theoretical market is less useful than a reachable beachhead with a clear buying process.

Rebuild the market claim
Recalculate total addressable, serviceable available, and serviceable obtainable markets from cited assumptions. Separate the number of potential customers from annual spend per customer, and distinguish a market the startup can technically serve from one it can reach with its current channel, geography, compliance position, and implementation capacity. Model incumbent responses and substitutes, not just named direct competitors.

Use a controlled demonstration or trial. Test the core workflow, reliability, permissions, support burden, implementation effort, roadmap dependencies, and the amount of manual work hidden behind the interface. Ask what breaks at ten times current volume and which components depend on a single vendor, employee, model, data set, or uncommitted partner.
Evaluate differentiation and defensibility
Compare the product on differentiated value, evidence of demand, switching costs, distribution advantage, data or workflow advantage, and execution feasibility. A feature can be copied quickly; a repeatedly used workflow, embedded distribution channel, proprietary data rights, or hard-won regulatory approval may be more durable. Treat claims about a moat as hypotheses until customer behavior and ownership records support them.
Verify traction instead of repeating it
Request evidence at the level appropriate to the business. For a subscription company, examine revenue by customer or segment, cohorts, renewals, churn, expansion, and usage. For a transaction business, examine repeat purchase, contribution margin, order frequency, refunds, and concentration. For an enterprise pipeline, separate signed contracts, committed bookings, qualified opportunities, pilots, and conversations.
Reconcile definitions and periods
- Match reported revenue to invoices, contracts, payment records, and recognized-revenue treatment.
- Define whether growth is monthly, quarterly, annualized, organic, or boosted by a one-time contract.
- Check whether retention excludes customers that never activated, and whether churn is logo churn, revenue churn, or both.
- Compare the pitch deck with the general ledger, board reporting, customer references, and governance records.
Independently confirm external validation
Verify named customers, investors, advisers, awards, case studies, and integrations with the underlying organization where practical. Treat self-reported metrics as claims until definitions, measurement periods, and source data are supplied. Ask for customer references that include at least one recent buyer and, where possible, a former customer who stopped using the product.
Analyze financials, burn, and runway
Request historical income statements, balance sheets, cash-flow statements, current monthly revenue run rate, cash balance, burn, runway, gross-margin calculation, customer-acquisition-cost method, lifetime-value method, churn, debt, commitments, and forecast assumptions. Ask whether statements were reviewed or audited where applicable, and understand any qualifications.

Build a base and downside model
Recalculate runway from cash and expected net burn rather than from a headline projection. Stress-test slower growth, lower prices, higher cloud or staffing costs, delayed fundraising, customer concentration, refunds, and a product launch that slips by six months. Include taxes, debt service, minimum commitments, severance, insurance, and one-time legal or compliance costs.
Inspect unit economics carefully
Define gross margin consistently, including hosting, support, payment fees, implementation labor, and usage-based costs. Separate fully loaded customer-acquisition cost from sales commissions or marketing spend. Make the lifetime-value calculation transparent: it should state the retention period, margin, discounting, expansion assumptions, and treatment of churn. A favorable ratio based on unrecognized pipeline or an indefinite lifetime is not decision-grade.
The SBA recommends detailed financial projections and use-of-funds information when a company seeks capital. Tie every proposed dollar or partner resource to a milestone, an owner, and a measurable outcome.
Understand the cap table, securities, and deal terms
Obtain the current capitalization table and every financing document. Identify common and preferred stock, SAFEs, convertible notes, options, warrants, liquidation preferences, participation, anti-dilution provisions, voting and veto rights, pro-rata rights, information rights, board seats, debt, liens, and side letters.
Model ownership before signing
- Reconcile the cap table to issued certificates or electronic records, option grants, conversion notices, and prior financing agreements.
- Calculate fully diluted ownership, including options, warrants, and securities that convert in the proposed round.
- Model the proposed transaction under base, upside, and down-round scenarios.
- Show cash proceeds, post-money ownership, liquidation outcomes, conversion economics, and control rights for each class.
- Test what happens if the company raises again before reaching the next milestone or if a preference stack absorbs the sale proceeds.
SEC guidance explains that startup securities can carry different voting and economic rights and that ownership is reflected in a capitalization table. Do not compare two opportunities using headline valuation alone; compare the rights attached to the security and the dilution borne by each holder.
Clear legal, regulatory, and intellectual-property hurdles
Corporate and commercial checks
- Confirm incorporation, good standing, authority to sign, and approvals required for the transaction.
- Review material customer, supplier, reseller, employment, financing, lease, and university agreements.
- Identify litigation, threatened claims, employment-classification issues, tax obligations, insurance gaps, sanctions exposure, export controls, and sector-specific regulation.
- Check privacy notices, data-processing terms, cross-border transfers, consent practices, and retention obligations where personal data is involved.
Build an IP inventory
List patents and applications, trademarks, copyrights, software, databases, trade secrets, domains, models, training data, and other assets that create value. Verify chain of title from the creator to the company. Check employee, contractor, university, and joint-development assignments; inbound and outbound licenses; open-source obligations; encumbrances; territorial coverage; and any restrictions on sublicensing or change of control.

Test freedom to operate
Ask whether the company’s product, data sources, branding, and distribution model may infringe third-party rights. An owned patent does not automatically provide freedom to operate. EU and UK IP guidance emphasizes confirming that rights exist, are assigned, unencumbered, territorially relevant, non-infringing, and properly valued. Obtain qualified counsel for a material investment, license, or strategic collaboration.

For a partnership, diligence the relationship itself
A partnership needs a business design, not just a contract. The National Cyber Security Centre’s secure-innovation guidance starts with three questions: why are you collaborating, who are you working with, and what are you sharing?
Define operating mechanics
- State the joint purpose, customer owner, scope, milestones, KPIs, reporting cadence, escalation path, and decision rights.
- Assign implementation work, staffing, support, integration maintenance, training, marketing, and costs to named parties.
- Resolve channel conflict, customer ownership, pricing, lead registration, territory, exclusivity, and competing-product rules.
- Specify IP ownership for pre-existing materials, jointly developed work, improvements, data, feedback, publications, and models.
Use staged exposure
When uncertainty is high, use a bounded nondisclosure agreement and a time-limited proof of concept. Limit the data, systems, users, geography, and functionality exposed during the pilot. Define success criteria, payment, ownership of pilot outputs, production-readiness requirements, and a clean stop if the test fails.
Write the exit before the launch
Cover termination for convenience and cause, transition assistance, continued support, refunds, customer communications, deletion or return of data, return or destruction of credentials, continued licenses, confidentiality survival, and treatment of jointly created IP. METI guidance addresses NDAs, proofs of concept, joint research, licensing, investment, and model contracts for startup-corporate collaboration.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Check cybersecurity and counterparty risk
For any integration or data exchange, map the information flow and identify the minimum access required. Separate sensitive systems, use least-privilege credentials, and require multifactor authentication and logging where appropriate. Review the startup’s incident history, vulnerability-management process, backups, recovery objectives, subcontractors, and security responsibilities.

- Screen ownership, sanctions, export-control exposure, and material litigation for the counterparty and critical suppliers.
NIST provides a structured approach to cybersecurity supply-chain due diligence. The NCSC also advises checking whether a partner’s data and security practices align with yours and planning how data and IP will be recovered when the relationship ends.

Turn evidence into a decision
Create an evidence register
For every material claim, record the claim, source document, date or measurement period, confidence level, responsible reviewer, unresolved question, and decision impact. Keep a separate assumptions log so estimates do not quietly become facts.
Use red, amber, and green risks
- Green: independently supported, material terms understood, and no near-term blocker.
- Amber: evidence is incomplete or the risk is manageable only with a covenant, milestone, price adjustment, security control, or limited pilot.
- Red: the issue could invalidate value or legality, and it cannot be solved before commitment.
Condition closing or launch on missing documents, representations, covenants, insurance, security remediation, milestone delivery, or staged funding. Keep explicit walk-away triggers; optimism is not a control.
Monitor after the decision
Diligence is a point-in-time decision supported by ongoing monitoring. Set review dates for cash and runway, material metrics, ownership changes, security incidents, regulatory developments, IP filings, customer concentration, and partnership KPIs. Define who receives the information and what event triggers a re-underwrite.

Compare multiple startups or partners on the same axes
When several options are credible, use one scorecard and the same evidence standard. Compare:
- Problem severity and reachable market.
- Product differentiation, defensibility, and freedom to operate.
- Quality and repeatability of traction.
- Unit economics, cash burn, runway, and financing need.
- Founder and operating capability.
- Cap-table dilution, liquidation economics, and investor rights.
- Regulatory, privacy, and cybersecurity exposure.
- Strategic fit, channel conflict, implementation cost, and time to value.
- Governance, decision rights, reversibility, and exit terms.
Weight the axes according to the decision. An investor may prioritize downside protection and return potential; an operating partner may prioritize implementation reliability, customer impact, data boundaries, and the ability to unwind the relationship.
Red flags that require a pause
- Metrics cannot be reproduced from source data or use shifting definitions.
- Revenue depends on one customer, one founder, one platform, or an uncommitted future contract.
- The cap table does not reconcile to financing documents, or side letters are withheld.
- Founders cannot explain who owns code, data, inventions, domains, or jointly developed work.
- Material contracts, disputes, debt, liens, tax issues, or regulatory obligations appear late in the process.
- The proposed partnership demands broad exclusivity, unlimited data access, or permanent rights before a bounded pilot.
- Security controls, incident history, subcontractors, or deletion procedures are undocumented.
- Pressure to close is used to bypass references, legal review, or a downside model.
A red flag is not always an automatic no; it is a reason to stop, obtain evidence, price the risk, or narrow the commitment. Proceed only when the unresolved issue has an owner, a deadline, and a consequence if it is not fixed.
A practical information-request list
Ask for a focused data room rather than an indiscriminate document dump:
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Scan for outdated or missing drivers - takes under a minute3Clear out junk files and repair common Windows errors- Current pitch deck, operating plan, roadmap, organization chart, and key-person commitments.
- Customer and market evidence, product access, security overview, references, pipeline, and retention or usage reports.
- Historical and current financial statements, bank or management reports, forecast, budget, burn, runway, debt, commitments, and use of funds.
- Fully diluted cap table, option ledger, SAFEs, notes, warrants, preferred-stock rights, board and shareholder approvals, and side letters.
- Formation and good-standing records, material contracts, litigation schedule, insurance, tax and regulatory materials, and privacy documentation.
- IP inventory, assignment agreements, licenses, open-source policy, data rights, encumbrances, and freedom-to-operate analysis.
- For a partnership: draft scope, KPI plan, implementation responsibilities, data map, security controls, pricing, exclusivity, support, termination, transition, and IP schedule.
Ask for documents in their original form where practical, preserve version dates, and note any material item that is unavailable. Missing evidence is itself a risk factor, not proof that the underlying claim is false.
Bottom-line decision rule
Invest or partner when the problem is real, the team can execute, demand is corroborated, economics and runway survive downside cases, ownership and rights are clear, IP and legal exposure are acceptable, security obligations are proportionate, and the proposed terms compensate you for the remaining uncertainty. If those conditions are not met, reduce the scope, stage the commitment, renegotiate protections, or walk away rather than relying on a persuasive story.
