Scarcity is an industry condition; the investment question is whether this particular company can secure capacity, deliver products customers actually need, defend prices, control costs and convert the cycle into durable cash flow. Start with its position in the supply chain, then test demand quality, manufacturing constraints, inventory, pricing, concentration, cash generation and valuation on normalized—not shortage-peak—results.
What a semiconductor shortage can—and cannot—tell you
A supply shortfall can create an opportunity, a bottleneck or both. A foundry may be able to sell more wafer capacity, while a fabless designer may have orders it cannot fulfill because its outsourced manufacturer is full. An equipment supplier can benefit from customers expanding factories, but that benefit may arrive years after the original shortage. A company with scarce products may still see its margins squeezed by higher wafer, packaging, labor or logistics costs.

Demand exceeding supply also does not prove that end consumption is rising at the same rate. Buyers may place precautionary orders, build safety stock or reserve capacity. If their own customers later slow purchases, those orders can be cancelled, deferred or reduced. Ambarella’s Form 10-K for the fiscal year ended January 31, 2026, warns that orders placed during shortages may exceed actual demand and leave the company or its customers with excess inventory. The filing also says customers can change quantities, cancel orders or delay production.

The correct conclusion is conditional: scarcity improves the economics of a semiconductor company only when the company has the capacity, customer access, pricing power and cost structure to capture the benefit. Your analysis should therefore separate four questions:

Identify the company’s place in the supply chain
Business model determines what “demand exceeds supply” means for a stock. Classify the company before reading its backlog or margin guidance.
| Business model | Where scarcity appears | What to examine |
|---|---|---|
| Fabless designer | Its designs may be wanted, but wafers, advanced packaging or assembly may be unavailable. | Foundry allocation, wafer prices, packaging access, product mix, customer concentration and the ability to shift production. |
| Integrated device manufacturer (IDM) | Its own factories can be the bottleneck or the source of incremental supply. | Installed capacity, utilization, yields, process transitions, capital spending, inventory and the time required to qualify new output. |
| Foundry | Customer wafer demand can exceed available production capacity. | Utilization, long-term agreements, pricing, technology mix, capex, capacity timing and the risk that customers’ demand forecasts are too high. |
| Equipment or materials supplier | Chipmakers’ expansion plans drive orders, but deliveries and revenue can lag the shortage. | Order backlog, cancellation terms, customer capex budgets, geographic exposure, service revenue and working-capital requirements. |
For outsourced manufacturers, capacity is not an abstract industry statistic. Broadcom reported that approximately 95% of its contract-manufactured wafers came from TSMC during the two fiscal quarters ended May 3, 2026. That is a company-specific exposure, not a general industry ratio. Broadcom’s filing cautions that suppliers can limit allocation, extend lead times, raise prices or prioritize other customers. A fabless company with a large order book but little contractual protection may have less control over revenue than its backlog suggests.
Test whether demand is genuine and economically useful
Read orders and backlog as forecasts, not cash
Backlog is valuable only to the extent that it is firm, deliverable and profitable. Check whether reported orders are cancellable, whether customers can defer shipments, and whether the company recognizes revenue only after acceptance and delivery. A customer’s forecast can support a capacity reservation without becoming a sale.
Recommended Free Tools
Compare bookings, shipments and revenue over several quarters. If bookings surge while shipments remain constrained, the gap may represent real unmet demand—or customers ordering ahead. If revenue rises mainly because the company shipped from old inventory, the apparent demand signal is weaker. Look for disclosure of cancellations, push-outs, customer inventory, distributor inventory and changes in expected delivery dates.
Check the customer’s customer
Demand can be strong in one layer of the chain and weak in another. A chip buyer may order aggressively while its own finished-goods inventory is already high. Read major customers’ filings and earnings commentary for inventory, production plans and end-market sell-through. A semiconductor company that depends on a small number of buyers is especially exposed if those buyers correct their forecasts at the same time.

Separate product shortages from downstream shortages
A company may report that it cannot ship because of a packaging substrate, memory component, test capacity or another input rather than because its own die is scarce. That distinction affects pricing power. If competitors can obtain the missing input more easily, the bottleneck may cap the company’s shipments without giving it durable pricing leverage. Ask management which exact step limits output and whether an alternative has been qualified.
Measure capacity, utilization and the cost of adding supply
Use the company’s definition of utilization
Utilization shows how effectively a manufacturer spreads fixed costs over output, but companies do not always define it the same way. GlobalFoundries’ 2025 Form 20-F defines shipment utilization as wafer shipment volume divided by estimated wafer-manufacturing capacity for the period. It reported average shipment utilization of 77% in 2024 and 81% in 2023. Its later annual filing reported a separately worded capacity-utilization series of 75.2% in 2025, 68.7% in 2024 and 68.5% in 2023. Do not combine these figures as though they were one continuous, identical metric.

|---|---|---|---|---|
| GlobalFoundries average shipment utilization (2025 filing) | 81% | 77% | Not stated in that series | Company-defined shipment volume divided by estimated wafer capacity. |
| GlobalFoundries average capacity utilization (2026 filing) | 68.5% | 68.7% | 75.2% | A separate filing series; retain the company’s terminology and period. |
For an IDM or foundry, rising utilization can lower unit costs by spreading depreciation and other fixed expenses over more wafers. Falling utilization can reverse that benefit even when the company’s selling prices are stable. Review utilization by site, process and product mix where disclosed; a factory can be full in a low-margin product while a profitable line remains constrained.
Examine the capacity timetable
New capacity requires land, equipment, construction, process development, customer qualification and working capital. Announced capacity is therefore not immediate revenue. Determine when tools are installed, when wafers are expected to qualify, when yields should reach commercial levels and how much of the output is already covered by customer agreements.
Texas Instruments describes the semiconductor cycle as “the ebb and flow of supply and demand and the building and depleting of inventories” in its Form 10-Q for the quarter ended March 31, 2026. Its capacity-investment and inventory objectives illustrate why expansion must be tested against the cycle: a factory that enters production after demand normalizes can depress margins through underutilization.

Ask who funds and bears the ramp risk
Compare capital expenditure with operating cash flow, debt capacity and customer prepayments. A company that must finance a large expansion before receiving firm commitments has more downside if demand weakens. Long-term agreements can improve visibility, but read cancellation rights, minimum-volume terms, pricing formulas and penalties before treating them as guaranteed economics.
Follow inventory, lead times and pricing
Inventory is a trend, not a verdict
Rising inventory can support a product launch, protect service levels or prepare for a known seasonal peak. It can also indicate that shipments are running ahead of consumption. Analyze inventory composition, finished goods versus work in progress, reserves, write-downs and inventory days calculated on a consistent basis. Compare the trend with sales, shipments, customer commentary and management’s explanation.
Ambarella’s filings describe how long manufacturing lead times and uncertain forecasts can create either shortages or excess and obsolete inventory. Its fiscal-2026 Form 10-K also characterizes the sector as cyclical, with downturns marked by overcapacity, high inventory and accelerated price erosion. Those are company-filed risk descriptions, not an assertion that every current market is in a downturn.
Use lead times carefully
Lengthening lead times can indicate constrained supply, but they can also reflect a specific process, packaging step or logistics problem. Shortening lead times while customers continue placing orders may signal that supply is catching up. The more informative pattern is a combination of shorter lead times, rising customer inventory, lower bookings and increasing cancellations.
Track prices and mix
Revenue growth can come from more units, higher average selling prices, a richer product mix or acquisitions. Compare unit growth where disclosed with average selling price, gross margin and operating margin. A shortage that raises prices but forces the company to buy expensive inputs may produce little incremental profit. Conversely, a company with differentiated products and fixed-cost leverage may convert modest price increases into a much larger operating-profit gain.

Determine who captures the shortage economics
Build a simple margin bridge rather than assuming scarcity equals pricing power:
- Price: Are list prices, contract prices or spot prices rising, and can increases be retained after supply normalizes?
- Volume: Can the company ship more units, or is output capped by wafers, packaging, testing or internal capacity?
- Mix: Are scarce, higher-margin products becoming a larger share of sales?
- Input costs: Are wafer, packaging, materials, labor, freight and energy costs rising faster than selling prices?
- Fixed-cost absorption: Is utilization high enough to spread depreciation and factory costs over output?
- Cash conversion: Do operating profits turn into cash after inventory, receivables and capital expenditure?
For a fabless company, a supplier can capture much of the value through higher wafer prices or allocation terms. For a foundry, customer bargaining power and long-term contracts can limit price increases even when capacity is tight. For an equipment supplier, a large order may require substantial inventory and receivables before cash arrives. Examine gross margin, operating margin, free cash flow and working-capital movements together.
Check customer, supplier and geographic concentration
Concentration can amplify both the upside and the reversal. List the percentage of revenue from major customers, the share of wafers from each foundry, critical packaging partners, single-site dependencies and exposure to regions affected by export controls, tariffs or natural disasters.
Then assess resilience:
- Are there qualified alternative foundries, assembly houses or material suppliers?
- How long would qualification take for a substitute process?
- Does the company hold contractual capacity reservations or long-term supply agreements?
- Can a supplier reallocate capacity to a larger or more profitable customer?
- Would a single customer’s forecast reduction leave dedicated tools or inventory stranded?
Broadcom’s approximately 95% TSMC share for contract-manufactured wafers demonstrates why supplier concentration deserves a separate line in your model. It does not establish that other chip companies have the same exposure.

Value the stock through a full cycle
1. Normalize the income statement
Do not annualize a quarter that reflects exceptional shortage pricing, unusually high utilization or a temporary product mix. Build a range for units, prices, gross margin, operating expenses and tax rather than one point estimate. Use several years of company history where available and compare the assumptions with a relevant peer group.

2. Model cash, not only earnings
Working capital can absorb cash when inventory and receivables rise. Capital expenditure can remain elevated while a company builds capacity. A useful model therefore includes inventory investment, receivables, payables, maintenance capex, expansion capex and any customer prepayments. Free cash flow may be substantially lower than net income during a shortage-driven expansion.
3. Use valuation measures that fit the cycle
Possible measures include normalized price-to-earnings, enterprise value to EBITDA, free-cash-flow yield and price-to-sales when earnings are temporarily depressed. Compare the multiple with the company’s own cycle history and with peers that have similar business models, growth, capital intensity and balance-sheet risk. A high-quality business can still be an unattractive stock if the market price assumes prolonged scarcity and peak margins.
4. Run at least three scenarios
| Scenario | Demand and pricing | Utilization and costs | What to test |
|---|---|---|---|
| Persistent shortage | Volume grows and prices remain firm. | Utilization rises, but input and expansion costs also increase. | Whether cash flow grows after capex and whether customers accept future price increases. |
| Balanced market | Orders convert to consumption and prices normalize. | Utilization settles at a sustainable level. | Normalized margins, working-capital needs and valuation without scarcity premiums. |
| Oversupply | Customers destock, cancel or defer; prices erode. | Utilization falls and inventory reserves or write-downs increase. | Balance-sheet resilience, debt service, cash burn and the time needed to reach breakeven. |
Do not assign a precise probability unless you have a defensible basis. The purpose is to reveal which assumptions drive the valuation and whether the downside is survivable.
Compare two semiconductor stocks on the same axes
When choosing between companies, use a like-for-like scorecard rather than comparing headline revenue growth.
| Axis | Questions to answer |
|---|---|
| Supply-chain position | Is the company a fabless designer, IDM, foundry or supplier, and where is the actual bottleneck? |
| Capacity and utilization | How much capacity is owned, reserved or outsourced? What utilization definition and period does management report? |
| Demand visibility | Are orders firm? What cancellation, deferral and minimum-volume rights do customers have? |
| Customer concentration | Could one customer’s forecast change materially alter revenue or inventory? |
| Supplier concentration | How dependent is the company on one foundry, site, packaging provider or material? |
| Inventory and lead times | Are inventories and lead times consistent with healthy consumption, or with precautionary ordering and destocking? |
| Pricing and mix | Are margins improving because of durable pricing, favorable mix, temporary utilization or accounting timing? |
| Capital intensity | What capex and qualification spending are required, and when can the investment earn a return? |
| Cash conversion | Do earnings become free cash flow after working capital and capex? |
| Valuation | What multiple applies to normalized earnings or cash flow under the balanced and oversupply cases? |
A practical filing-review workflow
- Start with the business description. Identify products, manufacturing ownership, foundries, assembly partners and end markets.
- Read risk factors and management discussion together. Extract wording on allocation, lead times, cancellations, customer forecasts, inventory and pricing.
- Reconcile operational metrics. Record the exact utilization definition, fiscal period, capacity unit and product scope; do not mix incompatible series.
- Trace revenue to cash. Compare revenue, receivables, inventory, operating cash flow and capex over several periods.
- Map concentration. Note major customers, suppliers, sites, contractual commitments and alternative sources.
- Build the three scenarios. Change demand, price, utilization, input costs, capex and working capital together so the model reflects the cycle.
- Stress the balance sheet. Test lower utilization, inventory write-downs, delayed capacity and weaker customer payments.
- Only then examine the share price. Decide whether the market price compensates you for the downside case rather than merely reflecting the shortage narrative.
Warning signs that the shortage thesis is weakening
- Bookings remain high, but shipments, sell-through or customer production decline.
- Customers report elevated inventories while the company continues to build finished goods.
- Lead times shorten across products and competitors begin discounting.
- Management increases reserves, records write-downs or cites cancellations and push-outs.
- Revenue rises, but gross margin falls because wafer, packaging or logistics costs rise faster.
- Capacity additions are delayed, yields lag or qualification takes longer than planned.
- A large customer or foundry represents an increasing share of revenue or supply.
- Free cash flow deteriorates as inventory, receivables and capex grow faster than operating profit.
- The valuation requires shortage-period margins to persist for many years.
Bottom line: evaluate conversion, not scarcity
A semiconductor shortage is a starting condition, not an investment conclusion. The strongest candidate is the company that can secure capacity, serve durable demand, maintain a defensible product mix, protect its gross margin and generate cash after the spending required to expand. The weakest thesis relies on backlog without cancellation analysis, utilization figures without definitions, or peak earnings without a normalized valuation.
Use company filings to establish what is actually committed, what is constrained and who bears the cost. Keep GlobalFoundries’ separately defined utilization measures separate, treat Broadcom’s approximately 95% TSMC wafer concentration as company-specific, and read Ambarella’s warnings about over-ordering and inventory as reminders to test demand rather than accept it at face value. If the stock remains attractive in the balanced and oversupply scenarios—not only in the persistent-shortage case—the analysis is more likely to reflect an investable business than a temporary supply narrative.
