How to evaluate a sectoral defence ETF before investing

Evaluate a sectoral defence ETF by its mandate, index rules, holdings, costs, liquidity and risks—not by the word “defence” in its name. Read the prospectus and index methodology, verify what qualifies for inclusion, measure concentration and overlap with your existing portfolio, and check whether the fund fits your objectives, time horizon, risk tolerance and jurisdiction.

What a sectoral defence ETF actually owns

An exchange-traded fund (ETF) pools investors’ money and trades on an exchange, but the label on the fund is only a shorthand. The index or portfolio rules determine the securities you ultimately own. Two funds marketed around defence can have materially different exposure because one may require a minimum percentage of defence revenue, another may include companies with defence-related patents, and another may add space or cybersecurity businesses.

Start by recording the fund’s stated investment objective and the methodology of its tracked index. Your notes should cover:

  • Eligible countries, exchanges and company headquarters.
  • The industry classification used to define a defence company.
  • Minimum defence revenue, contract, patent or other exposure thresholds.
  • Market-capitalisation requirements and liquidity screens.
  • Exclusions, such as controversial weapons or issuers that fail a sustainability standard.
  • Rebalancing and review dates.
  • How constituents are weighted and whether individual or country caps apply.

This is the difference between a narrow defence-sector fund and a wider defence, space and cyber theme. The scope affects the companies, countries, currencies and business risks in the portfolio.

Why the name is not enough

The Themes Transatlantic Defense ETF (NATO) prospectus describes an index of companies classified by FactSet as Aerospace and Defense and headquartered in NATO member countries. The prospectus says that classification requires at least 50% of company revenue from that industry. Its index composition contained 78 companies as of 31 December 2025. That is a dated index statistic, not a promise about the fund’s current holding count.

The iShares Europe Defence UCITS ETF (DFEU) tracks the STOXX Europe Targeted Defence Index. A September 2026 Switzerland factsheet describes selection by military-equipment and services revenue tiers, alongside exclusions connected with United Nations Global Compact non-compliance and controversial weapons as determined by the index provider.

The Xtrackers Europe Defense Technologies ETF (XDEF) covers European-listed securities with revenue and/or patent exposure to defence, space and cybersecurity. Its underlying index applies constituent caps. These examples have different geographic scopes, screens and regulatory documents; they illustrate why the name alone cannot tell you what you are buying and are not fund recommendations.

A step-by-step due-diligence process

1. Read the objective and index methodology

  1. Open the latest prospectus and index document. Do not rely on a marketing page or an old factsheet.
  2. Write down the eligibility test. Note geography, classification, revenue or patent thresholds, exclusions and any minimum size or liquidity requirement.
  3. Check the thematic boundaries. Identify whether the fund includes aerospace, space launch, cybersecurity, electronic systems, services or other adjacent businesses.
  4. Record the weighting method. A market-cap-weighted index, equal-weighted index and capped index can produce very different issuer concentrations.
  5. Record the rebalance calendar. Holdings can change when the index is reviewed, so the portfolio you see today may not be the portfolio after the next rebalance.

Ask whether the rules match the exposure you intend to own. A company can pass a broad classification while earning a substantial share of revenue outside defence. Conversely, a company with a meaningful defence business may fail a narrow revenue threshold.

2. Inspect the live holdings

Download the latest holdings file and compare it with the prospectus. Count the securities, identify the largest positions and calculate how much of the fund sits in the top five or 10 holdings. Then examine country, currency and business-line exposure.

  • Issuer concentration: a few large contractors or technology firms may dominate returns.
  • Country concentration: a fund described as international may still be heavily weighted to one market.
  • Currency concentration: your return in pounds, euros or another home currency can differ from the local share-price return.
  • Revenue quality: determine whether companies derive most revenue from defence or only a smaller segment.
  • Portfolio overlap: compare the ETF’s holdings with your broad-market, aerospace, technology and other sector funds.

A holding count is not proof of diversification. The U.S. Defense ETF prospectus warns that concentrating in one industry or related industries can be riskier than spreading exposure across industries. Recheck holdings after each index rebalance and after major corporate actions.

3. Measure the costs beyond the expense ratio

The annual expense ratio or total expense ratio (TER) is only one part of the cost. Build a complete cost picture before investing.

Cost or friction What to check Why it matters
Annual operating expenses or TER The current percentage in the prospectus or factsheet; note whether it is a temporary waiver or a recurring charge. Deducted from fund assets and reflected in returns.
Brokerage commission and account fees Your platform’s dealing charge, custody fee and any transaction levy. Especially important for small, frequent purchases.
Bid-ask spread The live spread at your intended trade size and, if published, the historical median spread. You generally buy near the offer and sell near the bid; the difference reduces potential returns.
Portfolio transaction costs Turnover, dealing costs and other expenses described in the fund documents. These are incurred inside the portfolio and may not appear in the annual operating-expense figure.
Tax effects Local treatment of distributions, gains, dividends and fund domicile. Tax depends on your country and account type; a fund’s published return may not equal your after-tax result.

The SEC describes the spread as “a hidden cost to investors since spreads reduce potential returns.” The Xtrackers prospectus states that portfolio transaction costs are not included in annual operating expenses and that turnover may contribute to transaction costs and taxes. Compare like with like: an ETF with a lower TER can still be more expensive to trade if its spread is wider or its market is less liquid.

4. Check liquidity, market price and NAV

ETF shares trade at a market price, while the net asset value (NAV) represents the value of the underlying portfolio. The two can diverge. Before placing an order, review:

  • Average trading volume and the size of the order book.
  • The current bid-ask spread at the size you intend to trade.
  • The published median spread, where available.
  • Historical premiums and discounts to NAV.
  • The exchange and trading hours for your share class.

A fund can own liquid securities yet trade less actively itself, particularly when it is new or listed on a smaller exchange. A wide spread can matter more than a small difference in annual fees when you make a modest or frequent investment. Market orders can execute at an unexpectedly poor price in a thin market; a limit order can control the maximum purchase price, although it may not fill.

How defence-sector risks differ from ordinary equity risk

Read the risk section of the specific prospectus rather than treating “defence” as a single risk factor. Defence companies are affected by public budgets, procurement systems and national-security decisions as well as by ordinary business conditions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Government budgets and procurement cycles

Government customers can delay, redesign, cancel or reorder programmes. A change in defence priorities may favour one capability while reducing demand for another. Contract awards can be lumpy, and a company’s results may depend on a small number of programmes or customers.

Geopolitical and policy changes

Alliances, conflicts, sanctions, export controls and national-security rules can change the addressable market. A new contract opportunity may be restricted by licensing requirements; a political decision can also prevent a company from selling to a particular country.

Technology, research and supply chains

Long development cycles and high research costs create execution risk. Rapid changes in autonomous systems, electronic warfare, secure communications or cybersecurity can make an existing product less competitive. Components and specialist materials may come from constrained suppliers, so disruption can affect delivery schedules and margins.

Concentration and data risk

Sector, country, currency and issuer concentration can amplify losses. Index screens rely on classifications, revenue data and patent information that may be incomplete or change after a review. A company can also have a different mix of commercial and defence business from what an investor assumes.

Comparing two or more defence ETFs

Use the same dates and definitions for every candidate. A comparison worksheet should include the following dimensions.

Comparison axis Questions to answer
Exposure definition Which countries qualify? What revenue or patent threshold applies? Are space and cyber included? What is excluded?
Index construction How are constituents weighted? Are there issuer or country caps? How often is the index rebalanced?
Portfolio concentration How many holdings are there? What percentage is in the largest positions, countries, currencies and business lines?
Costs What are the annual expenses, commissions, spreads, turnover and portfolio transaction costs?
Trading Where is the fund listed? What are volume, median spread and historical premiums or discounts to NAV?
Fund and investor fit What is the domicile, share class, currency and income treatment? Is the product accessible in your jurisdiction?
Track record What is the inception date? Are returns from the live fund or an index backtest? Is the benchmark comparison on matching dates and after expenses?

Dated published figures are examples, not market averages

The following figures show how to document evidence without treating one fund’s data as a universal standard:

Fund or document Published figure Qualification
Themes Transatlantic Defense ETF prospectus 78 companies Index composition reported as of 31 December 2025; the current fund holding count can differ.
Themes Transatlantic Defense ETF prospectus At least 50% of revenue FactSet Aerospace and Defense classification threshold reported in the 2026 prospectus.

Performance: useful evidence, not a forecast

Compare each fund with its stated benchmark over identical periods and on a consistent basis. Confirm whether figures are before or after fund expenses, whether distributions are reinvested and whether the benchmark uses the same currency and methodology.

  • Comfortable Non-Slip Grip:The ergonomic pen barrel has a soft rubberized coating for a comfortable, non-slip grip, so you won't get fatigued even after long hours of writing.

Check the fund’s inception date. A newly launched ETF may have little live history, and an index’s historical performance or hypothetical backtest is not the same as an investor’s realised return. The SEC states: “A fund’s past performance is not as important as you might think because past performance does not predict future returns.” Do not infer that higher defence spending guarantees higher shareholder returns; contract timing, valuations, execution and the broader market still determine results.

Fit the ETF to your own circumstances

A suitable sector fund depends on the rest of your portfolio and your ability to tolerate loss, not merely on your view of defence policy. Before investing, answer:

  • What role will this position play: a small satellite allocation, a replacement for a broad fund, or a concentrated thematic bet?
  • How much volatility and drawdown can you accept?
  • When might you need the money?
  • Would the position duplicate companies you already own indirectly?
  • Can you buy the specific share class in your country?
  • What are the fund’s domicile, exchange, trading currency and income treatment?
  • How will your jurisdiction tax distributions and gains?

Do not assume that a European-listed fund is available on every platform, or that its treatment in one country applies elsewhere. The DFEU factsheet, for example, describes an Ireland-domiciled, accumulating euro share class and is explicitly a Switzerland investor version. Those details do not establish availability or tax treatment in another country.

A practical pre-trade checklist

  1. Download the latest prospectus, index methodology, factsheet and holdings file.
  2. State in one sentence what the ETF owns and what it excludes.
  3. Verify the revenue, patent, geography and weighting rules.
  4. List the largest holdings and calculate issuer, country and currency concentration.
  5. Measure overlap with your existing funds.
  6. Record the annual expense ratio or TER and identify any waiver or date qualification.
  7. Estimate commission, spread and other transaction costs for your planned order size.
  8. Review volume, median spread and historical premiums or discounts to NAV.
  9. Read the prospectus risks for procurement, policy, technology, supply chain and index-data issues.
  10. Separate live fund performance from benchmark history or backtests.
  11. Confirm domicile, share class, currency, distribution policy, platform access and local tax rules.
  12. Decide the maximum portfolio weight and the conditions under which you would rebalance.

When the evidence is insufficient

Pause if you cannot obtain a current holdings file, a clear index methodology or the relevant local investor document. “Not stated” is a reason to investigate, not an invitation to fill the gap with an assumption. Likewise, a low fee does not compensate for an exposure you do not understand, and a long list of holdings does not eliminate sector risk.

The most defensible decision is often to wait until the fund publishes enough live information to assess its spreads, turnover, concentration and tracking history. If the product does not fit your jurisdiction, account, time horizon or risk capacity, another fund—or no sector allocation—may be more appropriate.

Bottom line

Choose a sectoral defence ETF only after you can explain its eligibility rules, actual holdings, concentration, complete cost of ownership, trading behaviour and policy-driven risks. Treat historical returns as context, verify the local share class and documents, and judge the position as part of your whole portfolio rather than as a standalone prediction about defence spending.
