Start by rebuilding the center’s economics from original documents. A reliable evaluation separates normalized in-place net operating income (NOI) from optimistic projections, tests whether tenants and leases can sustain that income, verifies trade-area demand and competition, inspects physical and environmental risks, and then models debt and downside cases. Occupancy alone is not proof of a healthy property: rents may be uncollectible, an anchor may be weak, leases may expire together, or major costs may be unrecovered.
The process below gives you a repeatable underwriting framework for a shopping center, strip mall, neighborhood center, or power center before you commit capital.

1. Rebuild the center’s income from source documents
Do not begin with the seller’s advertised cap rate or a broker’s pro-forma NOI. Build your own income statement using the current rent roll, every executed lease and amendment, collection records, operating statements, and supporting invoices.
Reconcile contractual rent to cash actually collected
- Obtain the current rent roll. It should identify each suite, tenant, area, base rent, escalations, options, reimbursements, percentage-rent provisions, deposits, arrears, and lease dates.
- Read the leases and amendments. Confirm that rent-roll figures match signed documents. Check commencement dates, free-rent periods, termination rights, co-tenancy clauses, kick-out rights, exclusives, renewal options, and landlord obligations.
- Trace collections. Reconcile billed rent and reimbursements to bank deposits, accounts-receivable ledgers, delinquency aging, and the operating statement. A booked receivable is not the same as durable income.
- Separate recurring and one-time items. Remove unusual legal recoveries, insurance proceeds, temporary rebates, one-off fees, and other income that will not recur. Exclude projected rent increases unless they are supported by signed leases or defensible market evidence.
Build normalized and stabilized NOI separately
Normalized in-place NOI represents what the property can reasonably produce from current leases after realistic vacancy, credit loss, concessions, operating expenses, and recurring capital needs. Stabilized NOI is a forward estimate after a defined lease-up, re-tenanting, or redevelopment plan. Keep the two figures separate so a buyer does not mistake a future target for present performance.

Model the following deductions and costs explicitly:
- Physical vacancy and credit loss, including tenants that are technically open but chronically delinquent.
- Free rent, rent abatements, and expected collection shortfalls.
- Tenant-improvement allowances and leasing commissions for upcoming renewals or new leases.
- Unrecovered common-area maintenance (CAM), taxes, insurance, utilities, and other operating expenses.
- Property taxes, insurance, repairs, maintenance, management, security, and utilities.
- Recurring capital needs such as roofs, paving, parking-lot lighting, HVAC replacement, façade work, and code upgrades.
For example, if contractual base rent is $2,400,000, expected recoveries are $600,000, and other recurring income is $50,000, but vacancy and credit loss total $180,000 and operating expenses plus recurring capital reserves total $1,150,000, normalized NOI is $1,720,000—not the seller’s headline $3,050,000 gross income.
Choose direct capitalization or a discounted cash flow
The Office of the Comptroller of the Currency (OCC) describes direct capitalization as appropriate when NOI is stabilized and the future income stream is expected to remain stable. Use a discounted-cash-flow (DCF) analysis when occupancy is below stabilization or material income changes are expected. A DCF should show, year by year, lease-up timing, rent growth, downtime, concessions, tenant improvements, commissions, capital spending, financing carry, selling costs, and the exit cap rate.

A center’s income is only as strong as the tenants that pay it. Analyze every tenant by rent contribution, area, business quality, guarantor, sales trend, lease rights, and expiration date.
Measure concentration and anchor dependence
Calculate each tenant’s percentage of total base rent and leased area. Identify the largest tenant, the largest five tenants, and the anchors whose traffic supports smaller retailers. ICSC notes that anchors drive demand for non-anchor tenants and that stronger anchor financial strength supports greater property value. S&P retail-credit criteria likewise consider anchor and major-tenant sales, occupancy costs, trade area, capture rate, and tenant concentration.
Run a specific downside case for the loss, downsizing, or relocation of the largest anchor. Estimate the months of downtime, demolition or reconfiguration costs, tenant improvements, commissions, rent concessions, legal costs, and temporary security or operating expenses. If a co-tenancy clause lets smaller tenants reduce rent or terminate when an anchor is dark, include that secondary impact.

Review tenant sales and occupancy-cost measures
Retailers often report on-site sales to landlords, allowing a landlord to calculate a health ratio or occupancy-cost measure. Definitions vary, so confirm the denominator in each report. One ICSC description expresses occupancy cost as tenant sales divided by rent, while a 2025 SEC supplemental glossary defines a grocer health ratio as annual rent and expense recoveries as a percentage of gross sales. Use the convention consistently and label it clearly.
Recommended Free Tools
Compare sales trends with contractual rent, not just a single month. Investigate tenants with falling sales, unusually high occupancy costs under the applicable convention, repeated late payments, or requests for relief. A tenant can occupy space and still be an income risk.
Map expirations and rollover costs
Create an expiration schedule by year and by tenant. A center with high occupancy can still face a liquidity shock if several leases expire in the same 12-month period.
| Rollover item | What to estimate |
|---|---|
| Downtime | Months without rent between lease expiration and re-leasing |
| Tenant improvements | Landlord-funded build-out required for renewal or a new tenant |
| Leasing commissions | Broker and legal costs under the expected lease structure |
| Concessions | Free rent, moving allowances, or other inducements |
| Rent reset | Difference between expiring contractual rent and supportable market rent |
| Rights | Renewal options, termination, kick-out, exclusivity, and co-tenancy provisions |
Stress weak tenants individually and then test a clustered-expiration case. Include guarantor strength and whether the guaranty actually covers rent, improvements, and operating obligations.
3. Analyze the trade area and competition
Retail performance depends on where customers live, work, and travel—not merely on the building. Define the primary trade area and document the demand that supports the center’s tenant mix.

Match the tenant mix to local demand
Compare the center’s categories—grocery, food service, services, health and beauty, discount, apparel, entertainment, and other uses—with what the trade area can support. Look for gaps that create leasing opportunity, but do not treat a theoretical tenant demand as guaranteed absorption. Check whether nearby centers offer newer space, better access, stronger anchors, or more convenient parking.
Identify threats that can reduce traffic
- A new competing center or major tenant entering the trade area.
- Anchor relocation, closure, or a store-format change.
- Road widening, access restrictions, intersection changes, or lost visibility.
- Planned housing or employment growth that does not actually serve this site.
- Flood-zone exposure, zoning restrictions, or limits on signage and redevelopment.
- Changes in shopping behavior or e-commerce that weaken a particular category.
Use a base case and a downside case for traffic and leasing velocity. A center can have attractive current sales while its future capture rate is eroding.
4. Value the property conservatively
Calculate the going-in cap rate correctly
The going-in cap rate is:
Normalized in-place NOI ÷ purchase price = going-in cap rate
Quick wins for a faster PC:
Fix the driver behind crashes, sound loss and screen glitchesFind Drivers →Repair Windows errors before they cause bigger problemsFix Now →For a $25 million purchase and $1.75 million of normalized in-place NOI, the cap rate is 7.0%. If $2.1 million of the NOI depends on unsigned leases or unsupported rent growth, the resulting 8.4% figure is a pro-forma cap rate, not an in-place result.
Compare the calculated rate with recent transactions for genuinely comparable centers, adjusting for market, tenant quality, lease term, anchor strength, physical condition, leverage, and capital needs. There is no universal pass/fail cap rate for retail. Required yields vary with interest rates, tenant concentration, lease rollover, location, and cash-flow volatility.

- Lease expiration, downtime, probability of renewal, and re-leasing costs.
- Vacancy and credit loss, including anchor and co-tenancy effects.
- Operating-expense growth, taxes, insurance, and unrecovered CAM.
- Recurring and replacement capital expenditures.
- Debt proceeds, interest expense, amortization, reserves, and financing carry.
- Exit value, selling costs, and an exit cap rate.
Run a higher-exit-cap-rate case. The OCC notes that rising interest rates can lead to higher cap rates and lower property values even when property fundamentals have not changed. A deal that only works at today’s low exit yield is fragile.

5. Underwrite debt and downside resilience
Recalculate leverage metrics after removing questionable income and adding realistic rollover and capital costs. The three basic measures are:
| Metric | Formula | What it indicates |
|---|---|---|
| Debt-service coverage ratio (DSCR) | NOI ÷ annual debt service | Cash flow available to pay scheduled debt service |
| Debt yield | NOI ÷ loan amount | Property income relative to loan size; independent of interest rate, amortization period, and cap rate |
| Loan-to-value (LTV) | Loan amount ÷ value | Leverage relative to collateral value |
The OCC describes DSCR as a measure of the borrower’s ability to service debt and debt yield as independent of interest rate, amortization period, and cap rate. Do not treat a lender’s initial sizing as proof that the property is safe; lenders and investors may use different NOI adjustments.
Understand the 1.5 DSC regulatory benchmark
Federal Reserve Section 244.17 specifies a 1.5 DSC ratio for qualifying leased commercial-real-estate loans and LTV limits of 65%, or 60% when the appraisal uses a sufficiently low direct-capitalization rate, under that rule’s defined criteria. These are regulatory qualifying-loan tests, not universal investment targets. They do not eliminate the need to test your own downside case.
Run a practical stress matrix
| Stress | Variables to change | Questions to answer |
|---|---|---|
| Rates and refinance | Higher interest rate, shorter amortization, lower proceeds | Does DSCR remain serviceable at maturity or refinancing? |
| Occupancy | Lower occupancy, slower lease-up, longer downtime | How long can reserves cover the shortfall? |
| Tenant failure | Anchor closure or major tenant default | What are lost rent, co-tenancy, improvement, and commission costs? |
| Expenses | Higher taxes, insurance, utilities, repairs, and unrecovered CAM | Which costs can actually be passed through? |
| Exit value | Higher exit cap rate and selling costs | Does equity remain after debt payoff and costs? |
Federal Reserve guidance calls for sensitivity analysis of variables including interest rates, vacancy, and operating expenses. Add a combined downside case rather than changing only one variable at a time.
Review loan maturity, extension tests, amortization, reserves, recourse, guarantees, cash-management triggers, replacement-reserve requirements, and financial covenants. A property may show an acceptable annual DSCR but still face a refinancing problem if value falls or the lender’s underwriting NOI is lower.

6. Verify documents, condition, and compliance
Request a complete diligence package
- Current rent roll and all executed leases, amendments, side letters, and options.
- Tenant sales reports, delinquency aging, collection history, and security deposits.
- At least several years of operating statements, budgets, CAM reconciliations, tax bills, and insurance invoices.
- Service contracts, maintenance logs, capital plans, warranties, and prior project records.
- Permits, certificates of occupancy, zoning information, code notices, and open violations.
- Environmental reports, flood-zone information, surveys, title materials, and property-condition reports.
- Litigation, condemnation, insurance claims, notices of default, and disputes with tenants or contractors.
Use estoppels and independent verification
Obtain tenant estoppels where customary. They should confirm rent, term, options, deposits, defaults, landlord obligations, and concessions. Compare the appraisal’s income assumptions with your rebuilt NOI, then reconcile both to the physical inspection and lease documents.
Federal Reserve qualifying-loan standards call for verified borrower finances, a written appraisal using an income approach, environmental-risk assessment, projected debt-service analysis, and ongoing rent-roll reporting. Even when a transaction is not subject to those standards, the same verification disciplines reduce surprises.
Inspect for hidden capital and environmental exposure
Have qualified professionals evaluate roofs, structure, paving, drainage, façades, HVAC, electrical systems, fire protection, accessibility, parking, and deferred maintenance. Review environmental conditions, prior uses, underground tanks, hazardous materials, flood exposure, and regulatory obligations. Convert findings into priced reserves and a closing-condition list, not a general statement that the property is “in good condition.”

7. Compare centers on risk-adjusted returns
Compare opportunities using the same assumptions and the same definition of NOI. A useful comparison includes:
| Category | Comparison questions |
|---|---|
| Income durability | How much NOI is collected, contractual, recurring, and supported by tenant sales? |
| Concentration | What share of rent depends on one anchor or a few tenants? |
| Lease rollover | Which years require the most downtime, improvements, commissions, and rent resets? |
| Trade area | Are population, income, employment, traffic, and competition favorable? |
| Physical adaptability | Can vacant or obsolete space be reconfigured at a reasonable cost? |
| Capital burden | What roofs, paving, HVAC, code, environmental, or tenant costs are unfunded? |
| Leverage cushion | What are base-case and downside DSCR, debt yield, LTV, and refinance proceeds? |
| Returns | What are risk-adjusted IRR, equity multiple, and cash-on-cash returns after capital costs? |
A lower cap rate can be rational when leases are long, tenants are strong, rollover is limited, and debt risk is low. A high cap rate may simply compensate for weak tenants, poor access, major capital needs, or unstable cash flow. Compare the reason for the yield—not just the yield itself.
8. Make the investment decision
- Set a walk-away case. Define minimum downside DSCR, maximum leverage, required reserves, and the return you need after all costs.
- Price known risks. Reduce your offer or require credits for deferred maintenance, environmental work, tenant improvements, commissions, unpaid recoveries, and lease-up costs.
- Require evidence for upside. Treat rent growth, re-leasing, redevelopment, and new traffic as assumptions until supported by signed leases, comparable deals, permits, or documented demand.
- Check timing. Align debt maturity with the lease rollover schedule and capital plan. Avoid a large refinancing event immediately after an anchor lease expiration.
- Document the investment case. Keep the rent roll, lease abstracts, assumptions, sensitivities, inspection findings, and approval conditions in one underwriting file so changes can be traced.
Proceed only when normalized cash flow, tenant durability, trade-area demand, physical condition, and financing remain acceptable in a combined downside scenario. If the deal works only with full occupancy, immediate rent growth, no major repairs, and a low exit cap rate, its apparent financial health is an assumption—not an established fact.
