How to Evaluate a Home Improvement Company’s Earnings and Valuation

To evaluate a home improvement company, first understand how it earns revenue, then test the quality and durability of sales, margins, and cash flow, and finally estimate value with both comparable-company multiples and a discounted cash flow (DCF) model. The right peer group and assumptions depend on whether the business is a home-center retailer, specialty store, contractor-focused distributor, or service provider. This guide explains the method; without a named company and valuation date, it cannot produce a fair-value estimate or target price.

Start with the business model and a reliable earnings baseline

Identify what the company sells and to whom

“Home improvement company” covers businesses with different economics. A large-format retailer serving homeowners and contractors is not directly interchangeable with a specialty retailer, a contractor-focused distributor, or a contractor and services business. Identify the company’s customer mix, sales channels, geography, product categories, and acquired operations before choosing peers or interpreting margins and working capital.

Build a multi-year baseline from filings

Start with the audited annual report or Form 10-K, then read subsequent quarterly filings. Review the accounting policies and management’s discussion of results, and reconcile income statement earnings with the cash-flow statement and balance sheet. CFA Institute describes financial statement analysis as foundational to equity valuation and advises choosing an approach suited to the company, available information, and valuation purpose (CFA Institute, Equity Valuation: Applications and Processes).

For each year, record net sales; comparable sales, if disclosed; gross profit and gross margin; selling, general and administrative expenses (SG&A); depreciation and amortization; operating income and margin; interest expense; taxes; net income; diluted earnings per share (EPS); operating cash flow; capital expenditures; and free cash flow. Keep the issuer’s fiscal-year labels. Note 52- or 53-week years and acquisition periods before comparing annual growth.

Test whether sales growth is comparable and sustainable

Separate comparable or organic growth from revenue added by acquisitions, new locations, or foreign-exchange movements where the company provides that information. Read the issuer’s definition of comparable sales: similarly named measures can differ. Home Depot says its method for calculating comparable sales may not match similarly titled measures reported by other companies (The Home Depot, fiscal 2025 Form 10-K).

When disclosed, look beneath comparable sales at transaction counts and average ticket. Home Depot reported fiscal 2025 comparable-sales growth of 0.3%, with comparable average ticket up 1.4% and comparable customer transactions down 1.0% (The Home Depot, fiscal 2025 Annual Report). The example shows why positive comparable sales do not necessarily mean more transactions; it is a reported result for that company and period, not a forecast for the sector.

Also assess unit volumes, price and product mix, category trends, professional-customer activity, and management’s explanations. Treat explanations such as promotions, pricing, or a shift toward different products as hypotheses to verify in the filings, not as automatic causes of a sales change.

Explain margins, earnings per share, and accounting choices

Track gross margin and operating margin over several years alongside sales. Revenue can rise while profit per dollar falls. Read management’s explanation for changes and test whether the filings support possible effects from pricing, freight or labor costs, promotions, operating expenses, or the mix of acquired businesses.

Home Depot reported fiscal 2025 net sales of $164.7 billion and earnings of $14.2 billion. Gross margin was 33.3%, compared with 33.4% in fiscal 2024; diluted EPS was $14.23, compared with $14.91 (The Home Depot, fiscal 2025 Annual Report). The report attributes part of the gross-margin decline to including SRS and GMS in consolidated results. These figures illustrate why sales, margins, and per-share earnings should be read together; they do not alone establish future earnings power.

Lowe’s fiscal 2025 annual report presents gross margin, SG&A, depreciation and amortization, and operating income as percentages of sales, which helps trace where profitability changed (Lowe’s 2025 Annual Report). Before comparing percentages across issuers, check line-item definitions and business mix.

Follow diluted share count as well as net income: buybacks can increase EPS even when net income grows more slowly, while share issuance can dilute per-share results. Review debt and interest expense, taxes, one-time items, and any company-adjusted figures. Reconcile non-GAAP measures to the nearest reported GAAP figures before using them in an analysis.

Check cash generation, reinvestment, and financial risk

Compare net income with operating cash flow, capital expenditures, and free cash flow over multiple years. Investigate changes in working capital, inventory, supplier payments, acquisition integration, and investment levels. Review debt maturities, interest costs, lease obligations, and liquidity in the balance sheet and notes.

Use a defined cash-flow measure when valuing the business. CFA Institute defines free cash flow to the firm (FCFF) as cash flow available to all capital providers and free cash flow to equity (FCFE) as cash flow available to common shareholders. An FCFF valuation estimates enterprise value, from which debt and other relevant claims must be deducted to reach equity value; FCFE is discounted directly to estimate equity value (CFA Institute, Free Cash Flow Valuation). Neither EBITDA nor net income is free cash flow: the valuation cash flow must reflect relevant reinvestment and financing claims.

For an acquisition-heavy company, distinguish sales and earnings from acquired operations from growth in the existing business. Assess whether an acquisition affects margins, debt, share count, or capital spending. Treat projected synergies as unproven until reported results demonstrate delivery.

Use peer multiples carefully

Price-to-earnings (P/E) compares share price with earnings per share. Enterprise-value (EV) multiples compare the value of the whole business with company-wide measures such as EBITDA, sales, or operating cash flow. Multiples are comparisons, not stand-alone verdicts: EPS may be volatile or distorted, and accounting choices and underlying business differences matter (CFA Institute, Market-Based Valuation: Price and Enterprise Value Multiples).

Choose peers with similar business models, customer exposure, growth, margins, risk, and capital intensity. Compare a range or median rather than treating one company’s multiple as a sector-wide benchmark. If useful, compare the company with its own historical multiples over periods when its business and earnings were representative. Explain any premium or discount by linking it to differences in fundamentals and expectations.

Build a DCF and show what could change the result

DCF estimates intrinsic value as the present value of expected future cash flows, rather than treating today’s market price as the answer. For FCFF, forecast cash flow available to all capital providers and discount it using the weighted average cost of capital (WACC); estimate enterprise value, then adjust for debt and other non-common claims to reach equity value. For FCFE, forecast cash flow available to common shareholders and discount it at the required return on equity to estimate equity value directly (CFA Institute, Free Cash Flow Valuation).

Make assumptions explicit for revenue growth, margins, taxes, working capital, capital spending, discount rate, and terminal growth or exit multiple. Present a base case and plausible optimistic and downside cases, or show a sensitivity table for the inputs that drive the outcome. A scenario range communicates uncertainty more honestly than a precise-looking single estimate when forecasts or discount-rate assumptions are uncertain.

CFA Institute’s 2026 curriculum reading reports that 92.8% of surveyed analysts use market multiples and 78.8% use a DCF approach (CFA Institute, Free Cash Flow Valuation). This published statistic describes reported analyst practice; it does not establish that either method is reliable for a particular company.

Interpret the estimate against a dated market price

Compare an estimated value range with the company’s market price on a stated date. A premium multiple may be warranted by stronger expected growth or lower risk only if the forecast and evidence support those expectations. A low multiple may reflect weaker earnings prospects, leverage, cyclicality, or other business risks. Valuation is not a guarantee of future stock returns: the conclusion changes with the valuation date, assumptions, capital structure, and required return.

For a comparison of multiple home improvement companies, line up comparable-sales growth and transaction trends; gross and operating margins; cash conversion, capital spending, and working-capital demands; leverage, interest burden, and acquisition exposure; expected growth and risk reflected in multiples; and accounting definitions and fiscal calendars. A peer range is more informative than a universal sector multiple.
