How to Evaluate a Bank’s Exposure to US Growth and Global Economic Risks

To judge how a bank would fare in a US slowdown or a global shock, do more than check its headline capital ratio. Build a defined macroeconomic scenario, trace how each variable reaches the bank’s borrowers, securities and funding, then measure losses, earnings pressure, liquidity needs and capital depletion against regulatory minima and the bank’s internal targets.

The most useful review combines asset quality, interest-rate sensitivity, securities duration, deposit stability, wholesale funding, geographic and sector concentrations, sovereign and counterparty exposures, and the bank’s ability to recover earnings after the shock. Federal Reserve and FDIC stress-test scenarios provide a consistent starting point, but they are hypothetical assessments rather than forecasts.

What “economic exposure” means for a bank

A bank is exposed to economic risk whenever a change in growth, employment, inflation, interest rates, asset prices, exchange rates or market liquidity changes its cash flows, credit losses, funding costs or capital. Exposure is not the same as a forecast of losses. It is a map of possible transmission channels and the balance-sheet features that amplify or absorb them.

US growth reaches a bank through several connected paths. Slower gross domestic product can reduce loan demand and weaken business cash flow. Rising unemployment can increase consumer delinquencies and corporate defaults. Higher rates can improve asset yields for a time, but they can also raise deposit costs, reduce demand for credit, lower the market value of fixed-rate securities and pressure borrowers with floating-rate debt. Commercial real estate, consumer credit and interest-sensitive corporate lending deserve separate attention because their loss patterns may diverge.

Global risks enter through cross-border loans and securities, foreign borrowers, sovereign and corporate debt, currencies, commodities, overseas funding, correspondent banks and trading counterparties. A bank with modest foreign lending can still be vulnerable if it relies on international wholesale funding, holds long-duration securities that become difficult to sell, or faces concentrated exposures to a stressed sovereign or market.

Start with a scenario set, not a single forecast

Use more than one scenario so the assessment distinguishes ordinary sensitivity from severe but plausible stress. The Federal Reserve’s supervisory scenarios specify paths for GDP, disposable income, inflation, unemployment, interest rates, asset prices and global-market shocks. The 2026 severely adverse scenario describes a severe global recession triggered by an abrupt decline in risk appetite, accompanied by lower risky-asset prices, lower risk-free rates and high volatility.

The Federal Reserve states that its scenario is “a hypothetical scenario designed to assess the strength and resilience of banks and does not represent a forecast of the Federal Reserve.” Keep that qualification attached to every stress-test result.

Baseline or central scenario

Use the bank’s planning case to establish expected loan growth, margins, provisions, securities income and funding costs. This case is a reference point, not evidence that the bank is safe: a mild baseline can make a severe scenario appear more damaging simply because the starting assumptions differ.

US slowdown scenario

Reduce GDP growth and disposable-income growth, raise unemployment, and apply weaker demand to the sectors in which the bank lends. Translate the macro path into higher delinquencies, defaults, provisions and charge-offs. Include commercial real estate and consumer credit where those portfolios are material.

Higher-for-longer rate scenario

Hold policy and market rates elevated for longer than management expects. Model repricing of loans and deposits separately: asset yields may reset faster than deposit costs at first, but competition can later force deposit rates higher. Revalue securities, calculate duration-driven price declines, and test whether deposit outflows force sales at a loss.

Severe global recession scenario

Use the Federal Reserve’s 2026 severely adverse design as a reference for an abrupt decline in risk appetite, lower risky-asset prices, lower risk-free rates and high volatility. Add the bank’s own cross-border, sovereign, commodity and counterparty overlays rather than assuming that every institution has the same international footprint.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Idiosyncratic overlays

Overlay risks that broad scenarios may not capture, such as a concentrated office-property book, a single-country sovereign position, a large uninsured-deposit base, a rapid loss of correspondent funding or a trading counterparty default. State each overlay explicitly so peer comparisons remain fair.

Map each shock to the bank’s transmission channels

For every scenario variable, identify the balance-sheet line, income-statement line and liquidity consequence that it affects. The following map keeps the analysis from stopping at a macro headline.

Shock or condition Primary transmission Evidence to examine
Lower GDP or disposable income Weaker loan demand, lower borrower cash flow, higher provisions and charge-offs Loan growth, delinquency trends, sector underwriting, allowance coverage and loss-given-default assumptions
Higher unemployment More consumer and small-business defaults; weaker repayment capacity Consumer balances, credit scores, collateral, unemployment-sensitive regions and charge-off history
Higher interest rates Deposit repricing, borrower stress, securities-market losses and possible margin changes Net interest income sensitivity, deposit betas, floating-rate debt, fixed-rate securities and duration
Lower risk-free rates Potential asset-yield compression and gains or losses on rate-sensitive positions, depending on duration and hedges Asset-liability repricing, hedge positions, securities duration and margin assumptions
Lower risky-asset prices Trading losses, weaker collateral values, margin calls and reduced capital Trading inventory, pledged collateral, securities marks and counterparty exposures
Exchange-rate or commodity shock Foreign-borrower stress, translated earnings changes and losses for commodity-linked clients Currency positions, hedges, commodity-sector loans and country concentrations
Sovereign or market contagion Losses on sovereign debt, counterparty defaults, wider spreads and impaired market liquidity Sovereign holdings, cross-border claims, correspondent banks and settlement exposures
Funding-market stress Higher wholesale costs, deposit flight and forced asset sales Uninsured and concentrated deposits, maturity ladders, contingent funding and liquid-asset buffers

Credit channel

Segment the loan book before applying losses. Commercial real estate, consumer credit, residential mortgages, corporate lending and international loans respond differently to unemployment, rates, property prices and exchange rates. For each segment, model at least probability of default, loss given default, exposure at default, provision timing and charge-off timing. A portfolio with low current delinquencies can still be vulnerable if underwriting assumes strong collateral values or if borrowers must refinance soon.

Net interest income channel

Separate the repricing schedules of earning assets and interest-bearing liabilities. Measure how quickly loans, securities, wholesale borrowings and deposits reset. A bank can report a short-term benefit from higher asset yields while facing later margin compression when depositors demand higher rates or move funds. Include noninterest-bearing deposits, rate-sensitive deposits and brokered or other concentrated funding in the analysis.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Securities and duration channel

Classify securities by accounting treatment, maturity, duration, credit quality and liquidity. A market-value decline may affect capital immediately for some holdings, while other losses emerge when securities are sold or impaired. Duration shows the approximate price sensitivity to a rate move, but it does not capture spread widening, optionality or the liquidity discount that can appear in a stressed market.

Trading and counterparty channel

Assess trading positions, derivatives, securities-financing transactions and unsettled or collateralized exposures. A global risk-off episode can create simultaneous price losses, margin calls and counterparty failures. Examine gross and net exposures, collateral quality, concentration by counterparty and the time required to liquidate positions.

Measure the bank’s starting position

Collect the latest regulatory filings, call-report data and stress-test disclosures available for the same reporting date. Record both the reported amount and the definition used; capital, liquidity and nonperforming-asset measures are not interchangeable across institutions.

Starting-position area What to collect Why it matters under stress
Capital CET1, total capital, leverage, risk-weighted assets and internal capital targets Shows the buffer available to absorb losses and whether risk-weight changes can accelerate depletion
Credit quality Nonperforming assets, delinquency, charge-offs, allowances and provisions Indicates current loss recognition and the reserve cushion before additional losses reduce earnings
Liquidity Liquid assets, contingent funding, maturity profile and available borrowing capacity Determines whether the bank can meet withdrawals and margin calls without distressed sales
Deposits Insured and uninsured balances, concentration, rate sensitivity and geographic or client concentration Uninsured or concentrated funding can leave quickly when confidence falls
Securities Portfolio composition, duration, unrealized marks, pledged assets and trading liquidity Links rate and spread shocks to capital and the ability to raise cash
Exposure concentration Geography, sector, property type, sovereign, currency and major borrower concentrations Concentration can turn a broad macro shock into an outsized institution-specific loss
Market and counterparties Trading inventory, derivatives, correspondent-bank and other counterparty exposures Captures contagion, collateral and settlement risks that loan data miss

Capital quality and usable buffers

CET1 is a key loss-absorption measure, but the level alone is not a resilience verdict. Compare projected CET1 and total-capital depletion with regulatory minima and the bank’s internal targets. Also ask whether risk-weighted assets could rise as borrowers migrate to weaker grades, because a falling numerator and a rising denominator can consume the buffer together.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Asset quality and reserve adequacy

Compare allowances with delinquent, nonperforming and criticized exposures, then test whether provisions are recognized early enough for the scenario. A bank that begins with low nonperforming assets may still have substantial risk in recently originated loans, variable-rate borrowers or collateral-sensitive sectors.

Funding composition

Identify how much funding is stable, how much is uninsured, and how concentrated it is among clients, industries or regions. Match expected cash outflows with available liquid assets and borrowing capacity by day or week. A capitalized bank can fail a liquidity test if it cannot raise cash without realizing large securities losses.

Estimate losses, earnings pressure and capital depletion

Run the same sequence for every scenario and peer. The objective is not a single loss estimate; it is a transparent bridge from macro assumptions to solvency and liquidity outcomes.

  1. Translate macro variables into portfolio drivers. Map GDP, unemployment, rates, asset prices, exchange rates and global-market shocks to default probabilities, collateral values, prepayments, loan demand, deposit pricing and trading marks.
  2. Project credit losses. Estimate provisions and charge-offs by loan segment, including commercial real estate and consumer credit where material. Keep expected-loss timing separate from eventual recoveries.
  3. Project net interest income. Apply contractual repricing, deposit-rate behavior, funding replacement costs and expected balance changes. Show both the peak benefit and the later margin pressure in a higher-rate scenario.
  4. Revalue securities and market positions. Apply rate, spread, equity, foreign-exchange and liquidity shocks to securities, trading inventory, derivatives and collateral. Distinguish accounting recognition from economic loss, and identify when a sale would crystallize a mark.
  5. Add fee, servicing and other earnings changes. Lower transaction volumes, weaker capital-markets activity or reduced loan originations can reduce fee income while expenses remain fixed.
  6. Calculate pre-tax and after-tax earnings. Apply the bank’s stated tax assumptions consistently and show how one-time market losses differ from recurring operating pressure.
  7. Roll results into capital. Start with opening CET1 and total capital, subtract losses and distributions, add retained earnings, and update risk-weighted assets and leverage. Compare the trough with regulatory minima and internal targets.
  8. Calculate liquidity needs. Estimate deposit runoff, collateral calls, wholesale-funding maturities, drawdowns on committed lines and cash needed to settle trades. Compare those needs with immediately available liquidity and contingent sources.
  9. Test recovery. Extend the model beyond the trough to see whether margins, credit costs and funding stabilize. A bank that remains above minimum capital but cannot rebuild earnings may have less practical resilience than the trough ratio suggests.

Stress-test outputs are hypothetical assessments. They should be presented as ranges or scenario outcomes, not as promised results or forecasts.

Analyze liquidity and second-round effects

First-round losses are only the beginning. A recession can lower collateral values, which raises margin requirements; margin calls can force asset sales; sales can depress market prices; and falling prices can further reduce capital. At the same time, depositors may move funds, wholesale lenders may shorten maturities, and correspondent banks may tighten limits.

Deposit flight and forced sales

Model runoff by deposit type rather than applying one percentage to the entire base. Uninsured, concentrated and rate-sensitive balances generally require separate assumptions. Identify which securities are unencumbered and saleable, the cash that can be raised through secured borrowing, and the losses that would be realized under a rapid-sale timetable.

Wholesale and correspondent funding

List maturities, collateral requirements, rollover assumptions and alternative providers. A bank with diversified retail deposits may still be exposed if a large share of liquidity depends on a few wholesale markets or correspondent relationships.

Sovereign and market contagion

Trace links from a stressed sovereign or market to the bank’s direct holdings, borrowers, derivatives counterparties, payment channels and collateral. Global stress can impair liquidity even when direct credit losses appear manageable.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Compare banks on consistent axes

Peer comparisons are meaningful only when definitions, reporting dates and scenario assumptions match. Rank each institution across the following dimensions rather than relying on one composite score.

Comparison axis Questions to ask
Stress capital depletion How far do CET1, total capital and leverage fall from the same starting point?
Credit quality and provisioning Which portfolios generate losses, how quickly are provisions recognized, and how much allowance coverage exists?
Liquidity and funding concentration How much funding is uninsured, concentrated or wholesale, and how large is the modeled cash shortfall?
Interest-rate and duration sensitivity How do net interest income, deposit costs and securities values respond to the same rate path?
Geographic, sector and sovereign concentration Does one region, property type, industry or country dominate potential losses?
Trading and counterparty exposure What collateral, margin and settlement risks arise when markets become volatile?
Earnings recovery How quickly do margins, fee income and credit costs return toward the starting path?

Do not rank a bank as safer merely because it reports a higher capital ratio. A lower ratio paired with diversified funding, short duration and conservative credit exposure may be less fragile than a higher ratio supported by concentrated deposits and long-duration securities.

Use the FDIC and Federal Reserve frameworks intelligently

The FDIC’s 2026 stress-testing release uses 28 variables, including GDP, unemployment, stock prices and interest rates, and covers domestic and international activity. That breadth is useful for checking whether an internal model omits a major macro driver. It does not eliminate the need to map each variable to the institution’s own portfolios and funding structure.

Federal Reserve scenarios are also useful for peer work because every bank can be evaluated against the same macro path. Preserve the scenario vintage, publication date, participation status and definitions in your worksheet. A result from one scenario year should not be compared directly with a result from another year without explaining the changed assumptions.

Common analytical mistakes

  • Using capital as a complete risk measure. Capital does not show how quickly deposits can leave, whether securities can be sold, or where credit losses are concentrated.
  • Applying one loss rate to every loan. Commercial real estate, consumer, corporate and international borrowers have different sensitivities to unemployment, rates and collateral values.
  • Ignoring the timing of repricing. A short-term margin gain can reverse when deposits reprice or wholesale funding rolls over.
  • Treating unrealized securities losses as irrelevant. They can become realized losses when liquidity needs force sales, and they can reduce borrowing capacity through collateral effects.
  • Leaving out second-round effects. Margin calls, deposit flight, correspondent stress and market contagion can magnify first-round losses.
  • Mixing incompatible definitions. Peer data must use the same capital, liquidity, nonperforming-asset and scenario definitions.
  • Presenting a stress result as a forecast. A supervisory scenario is hypothetical and should be labeled accordingly.
  • Assuming diversification is automatically protective. Geographic or product diversification helps only if the exposures are genuinely independent and funding does not rely on the same stressed market.

A practical bank-exposure worksheet

For a repeatable review, maintain one row for each scenario and one column for each transmission channel. At minimum, record:

  • Scenario name, publication year and macro variables used.
  • Starting CET1, total capital, leverage, risk-weighted assets and internal targets.
  • Loan balances and modeled losses for commercial real estate, consumer, corporate and foreign portfolios.
  • Nonperforming assets, delinquencies, allowances, provisions and charge-offs.
  • Net interest income, deposit pricing, wholesale funding cost and fee-income changes.
  • Securities duration, market-value changes, pledged collateral and expected sale losses.
  • Uninsured and concentrated deposits, modeled runoff and available contingent funding.
  • Trading, derivative, correspondent, sovereign and other counterparty exposures.
  • Peak capital depletion, peak liquidity need and the recovery period for earnings.

After completing the worksheet, write a short decision statement that identifies the binding constraint. For one bank it may be credit losses in commercial real estate; for another, deposit runoff and securities duration; for another, sovereign or counterparty contagion. The binding constraint is the risk that determines whether the institution can keep operating above its capital and liquidity thresholds under the chosen shock.

How to reach a defensible conclusion

A defensible assessment explains the complete chain: the scenario assumption, the affected exposure, the loss or funding mechanism, the effect on earnings and liquidity, the capital trough, and the path to recovery. It also states what the available disclosures cannot establish, such as a precise country-level exposure or the behavior of uninsured depositors.

Recheck current regulatory filings, call-report data, supervisory scenario vintages and relevant international materials before publishing or investing. A bank’s exposure changes as loans grow, securities mature, deposits reprice and management alters hedges or funding. The framework remains useful only when the inputs are current and the definitions are consistent.
