How to Evaluate a Bank Stock Before You Buy

Evaluate a bank stock in this order: capital strength, credit quality, deposits and liquidity, sustainable earnings, business and governance risks, and finally valuation. Use the bank’s latest annual and quarterly filings, regulatory reports, earnings materials and several years of trends. Then compare it with banks that have similar businesses and geographies. Industry averages provide context, not a pass/fail score for an individual institution.

Start with the bank’s own filings

A bank can look inexpensive or profitable because of a temporary accounting item, an unusually favorable interest-rate period or risks hidden in a concentrated loan book. Begin with the most recent annual report, quarterly filing, audited financial statements, footnotes, earnings release and investor presentation. For U.S. banks, regulatory data may include Call Reports and, for larger institutions, FR Y-9C information.

Record the reporting date and accounting basis for every number. A quarter-end ratio, a year-end audited figure and a market price observed today are not interchangeable. Note whether a figure is consolidated or bank-only, annualized, risk-weighted, or calculated from average balances.

The evidence summarized here is U.S.-focused. Capital rules, filing names and supervisory practices differ elsewhere, so use the equivalent regulator and statutory filings when evaluating a bank in another jurisdiction.

Define a fair peer group before comparing numbers

Compare a retail deposit-and-mortgage bank with similar retail banks, a credit-card issuer with other card-heavy lenders, and a capital-markets bank with institutions that have comparable trading and underwriting activities. Geography matters because local employment, property prices, regulation and deposit competition affect results.

For each candidate, write down its principal revenue sources, loan categories, geographic footprint, asset size and reporting period. A higher net interest margin or return on equity may simply reflect a different mix of credit cards, commercial loans, securities or fee businesses. Normalize for those differences before deciding that one bank is better.

1. Test capital and loss-absorbing capacity

Capital is the first protection against unexpected losses, but no single ratio proves that a bank is safe or that its shares are attractive. Read the Common Equity Tier 1 (CET1) ratio together with the leverage capital ratio and examine their direction over multiple quarters.

What the two core ratios measure

  • CET1 ratio: common stock and retained earnings divided by risk-weighted assets. It reflects the composition and regulatory risk weights of the bank’s exposures.
  • Leverage capital ratio: Tier 1 capital, with specified adjustments, divided by consolidated assets without risk-weighting those assets. It is a non-risk-weighted check on balance-sheet leverage.

Because the ratios answer different questions, a strong CET1 result can coexist with a thinner leverage position, and vice versa. Check the minimum applicable to that institution, required buffers, its stated target, and whether planned dividends or buybacks will reduce capital. Also ask how capital would change if loan losses rose, securities were sold at a loss, or assets grew quickly.

System figures are context, not targets

Measure Reported figure Scope and period
CET1 ratio 12.66% U.S. banking-industry aggregate, Q2 2026, Federal Reserve Bank of St. Louis
Leverage capital ratio 7.99% U.S. banking-industry aggregate, Q2 2026, Federal Reserve Bank of St. Louis
Aggregate CET1 ratio 12% Large-bank sample, end of Q1 2026, Board of Governors of the Federal Reserve System

The St. Louis Fed’s Q2 industry figures were 12.66% CET1 and 7.99% leverage capital, compared with 12.68% and 8.10% in Q1. The Federal Reserve’s 12% figure covers a different large-bank sample and date. They are not contradictory targets or directly interchangeable benchmarks.

Questions to answer in the filing

  • Are CET1 and leverage ratios stable, rising or falling over at least four to eight quarters?
  • Did the latest change come from retained earnings, risk-weighted-asset growth, acquisitions, distributions or valuation adjustments?
  • How much capital is available above the applicable minimum and buffers?
  • Could credit losses, unrealized securities losses or rapid balance-sheet growth consume that cushion?
  • Is management proposing dividends or repurchases that appear aggressive relative to prospective earnings and capital needs?

2. Separate durable earnings from a good-looking quarter

Review return on average assets (ROAA), return on equity (ROE), net interest income, net interest margin (NIM), noninterest income, operating expenses and provisions for credit losses across several quarters and years. A single high return may be driven by trading gains, an asset sale or another nonrecurring item.

Understand NIM and its drivers

NIM is net interest income divided by average earning assets. Examine it alongside the cost of deposits and other funding, yields on loans and securities, loan growth, repricing speed and interest-rate sensitivity. A stable NIM does not guarantee stable revenue if fee income weakens or provisions rise. A high NIM may reflect riskier lending or expensive-to-serve products rather than superior management.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The St. Louis Fed reported an annualized quarterly industry ROAA of 1.30% and NIM of 3.24% for Q2 2026, up from 1.17% and 3.22% in Q1. Its aggregate noninterest income was at its highest level since 2021, with advisory, underwriting and trading revenue contributing. The mix at a particular bank can be very different.

In the Federal Reserve’s sample of 24 large banks, aggregate ROE was 14% in Q1 2026 versus 12% in Q4 2025. Noninterest-income growth offset higher expenses and credit-loss provisions while net interest income was flat quarter over quarter. At year-end 2025, the same Federal Reserve reporting described ROAA of about 1.1% and ROE of 11.2%. These are distinct periods and measures, not a forecast for any company.

Analyze the income statement line by line

  • Net interest income: Determine whether growth came from more earning assets, wider spreads, acquisitions or a temporary repricing benefit.
  • Noninterest income: Identify recurring service, payment, wealth or trust fees separately from volatile trading, underwriting or gains on sales.
  • Expenses: Track efficiency, personnel, technology, branch and litigation costs. Falling expenses can be unsustainable if investment or controls are being cut.
  • Provisions: Compare the provision with actual charge-offs, delinquency trends and reserve balances. A low provision is not proof that future losses will be low.
  • Returns: Reconcile ROE with leverage, buybacks and one-time items. A high ROE created mainly by a small equity base may carry more risk than a similar return supported by broad earnings.

3. Inspect credit quality and concentration risk

Credit losses usually emerge gradually, so direction matters more than one quarter’s level. Review past-due loans, nonaccrual loans, net charge-offs, loan-loss provisions and allowance coverage. Break the data down by material portfolios such as commercial real estate (CRE), commercial and industrial loans, credit cards, auto loans and residential mortgages.

Rising delinquencies can precede charge-offs. Investigate underwriting standards, collateral values, borrower cash flow, loan seasoning, covenant breaches and management’s explanation for changes. Compare the bank’s allowances with the risk and composition of its book, not merely with a peer’s percentage.

Q2 2026 industry reference points

Credit measure Reported figure Scope and period
Nonaccrual and loans at least 30 days past due 1.46% of total loans U.S. banking-industry aggregate, Q2 2026, Federal Reserve Bank of St. Louis
Credit-card noncurrent loans 2.85% of total loans U.S. banking-industry aggregate, Q2 2026, Federal Reserve Bank of St. Louis
Auto noncurrent loans 3.71% of total loans U.S. banking-industry aggregate, Q2 2026, Federal Reserve Bank of St. Louis
Net charge-offs 0.57% of average loans U.S. banking-industry aggregate, Q2 2026; 0.59% in Q1

These aggregates can conceal deterioration at a specific lender. A bank with a large CRE book, for example, should be compared with peers carrying similar property types, markets, loan-to-value ratios and maturities rather than with a diversified national average.

Concentration questions

  • What percentage of capital is exposed to one borrower, industry, property type or region?
  • Are office, multifamily, construction, leveraged lending or unsecured consumer balances growing faster than the overall book?
  • Are reserves increasing before losses, or only after delinquency and charge-offs become visible?
  • Does management disclose criticized, classified, modified or covenant-stressed loans?

4. Examine deposits, liquidity and interest-rate exposure

Liquidity is the ability to meet obligations when due without unacceptable losses. As Federal Reserve Bank of St. Louis bank examiner Kathryn Loesch put it, “Liquidity is the risk to a bank’s earnings and capital arising from its inability to timely meet obligations when they come due without incurring unacceptable losses.”

Review deposit stability, concentration, uninsured and rate-sensitive balances where disclosed, wholesale funding, cash, unencumbered liquid securities and committed contingent funding. The loan-to-deposit ratio is useful but is not a complete liquidity test. A bank may have a moderate ratio yet face withdrawals if deposits are concentrated or if its securities cannot be sold without a large loss.

Industry context for Q2 2026

The St. Louis Fed reported a 75.6% loan-to-deposit ratio in Q2 2026, up from 74.7% in Q1, and wholesale funding equal to 23.0% of total assets, up from 22.6%. Its industry assessment described the ratio as subdued compared with the period just before the COVID-19 pandemic and liquidity as steady. That conclusion does not establish the liquidity of an individual bank.

Unrealized securities losses and capital presentation

Read the available-for-sale and held-to-maturity securities footnotes, maturity schedules, unrealized gains and losses, pledging and collateral arrangements, and sensitivity to interest-rate changes. The Federal Reserve’s CET1 treatment of available-for-sale fair-value changes differs by bank-size category, while tangible common equity (TCE) incorporates available-for-sale fair-value changes more broadly. Where unrealized losses are significant, consider both the regulatory capital presentation and the bank’s actual ability to hold assets until maturity or raise cash without forced sales.

Funding stress checks

  • Are deposits growing because customers are stable, or because the bank is paying unusually high rates?
  • How quickly could rate-sensitive or uninsured deposits leave?
  • How much wholesale funding matures soon, and at what repricing cost?
  • Would a fall in asset values reduce borrowing capacity or trigger collateral demands?
  • Does management disclose diversified sources of emergency liquidity?

5. Understand the business model, management and supervision

Map how the bank earns money: retail deposits and lending, commercial banking, cards, wealth management, custody, capital markets or another mix. Then identify the risks that naturally follow. A card-heavy bank faces different loss cycles from a custody bank; a trading operation has different market and control risks from a plain-vanilla lender.

Read management’s discussion of risk controls, incentive structures, model risk, litigation, regulatory matters, technology outages and cybersecurity. Look for repeated control deficiencies, unexplained restatements, rapid executive turnover or growth that outpaces systems and underwriting staff. A bank’s ability to execute its stated plan matters as much as the plan itself.

U.S. regulators summarize supervisory assessments through the CAMELS framework: capital, assets, management, earnings, liquidity and sensitivity to interest-rate risk. Public investors generally do not see a bank’s confidential supervisory rating, and public ratios are not equivalent to an examination finding. Supervisory priorities for 2025–2026 included liquidity, capital, operational and cyber resilience, and credit, market and interest-rate risks. Treat those priorities as areas to monitor, not as evidence that a particular bank has a deficiency.

6. Decide what the share price already assumes

Only after assessing balance-sheet strength and earning power should you value the shares. Consider price-to-tangible-book value, price-to-book, earnings-based measures, dividend capacity and buybacks in relation to sustainable returns, capital requirements, risk and growth.

Use valuation measures together

  • Price-to-tangible-book value: Compare the market value with tangible common equity, while understanding how securities marks and goodwill affect the denominator.
  • Price-to-book: Useful when book value is economically meaningful, but interpret it alongside expected returns and asset quality.
  • Earnings-based valuation: Use normalized earnings rather than a peak quarter containing trading gains or unusually low provisions.
  • Dividend and repurchase capacity: Check whether distributions are supported by recurring earnings after retaining enough capital for growth and losses.

A low multiple can signal genuine funding, credit or governance concerns. A high multiple can reflect durable returns and a strong franchise, but it leaves less room for disappointment. Compare the bank with its own history and close peers; there is no single market-wide multiple that fits every business model.

The Federal Reserve identifies the market leverage ratio and credit-default-swap spreads as forward-looking indicators of market confidence. Lower stock prices reduce the market leverage ratio, while wider CDS spreads indicate lower confidence in creditworthiness. These signals are not substitutes for filings, and CDS information may be unavailable or unhelpful for smaller banks.

Compare several banks on the same axes

Comparison axis What to normalize and ask
Capital CET1, leverage ratio, regulatory buffers, trend, distributions and projected balance-sheet growth
Earnings ROAA, ROE, NIM, funding cost, fee mix, expenses and provision cycle
Credit Portfolio mix, delinquencies, nonaccruals, charge-offs, reserves and concentrations
Funding Deposit stability, uninsured exposure, wholesale funding, liquidity sources and loan-to-deposit ratio
Market and securities risk Asset duration, repricing, unrealized losses, hedges and sensitivity disclosures
Management Controls, operational resilience, cyber risk, litigation, regulatory matters and execution history
Valuation Price-to-tangible-book, price-to-book, normalized earnings, dividends and buybacks relative to sustainable returns

Use the same quarter, currency, consolidation basis and calculation method wherever possible. Explain any unavoidable difference rather than treating a mismatched number as a competitive advantage.

A repeatable pre-purchase workflow

  1. Set the scope. Confirm the bank’s jurisdiction, reporting date, business mix and applicable capital rules.
  2. Build a four- to eight-quarter worksheet. Enter CET1, leverage capital, ROAA, ROE, NIM, net interest income, fee income, expenses, provisions, nonaccruals, charge-offs, allowance, deposits, wholesale funding and loan-to-deposit ratio.
  3. Read the footnotes before drawing conclusions. Look for concentrations, securities losses, deposit composition, contingent funding, modified loans, litigation and nonrecurring income.
  4. Stress the weak points. Ask what happens if credit losses rise, deposits reprice or leave, securities must be sold, or loan growth consumes capital.
  5. Choose genuinely comparable peers. Adjust for geography, loan mix, asset size, reporting period and accounting presentation.
  6. Value normalized earning power. Use sustainable returns and capital needs, not a peak quarter or an unadjusted industry multiple.
  7. Write down the disqualifiers. Examples include falling capital without a clear plan, accelerating delinquencies, concentrated funding, unexplained control failures or a price that requires optimistic assumptions.
  8. Set a review date. Recheck the thesis after each filing, material capital action, acquisition, regulatory announcement or major change in interest rates and credit conditions.

Red flags that deserve investigation

  • CET1 or leverage capital falling while dividends, repurchases or asset growth continue.
  • Rapid loan growth concentrated in one property type, industry or geography.
  • Deposits leaving or becoming markedly more rate-sensitive while wholesale funding rises.
  • Unrealized securities losses that could restrict liquidity despite apparently adequate regulatory capital.
  • Nonaccruals and past-due loans increasing before provisions or reserves catch up.
  • ROE rising mainly because equity has been reduced, or because volatile trading and one-time gains replace recurring income.
  • Management discussing operational, cyber or compliance problems without measurable remediation.
  • A valuation that assumes uninterrupted growth, falling losses and stable funding when the filings show the opposite.

A red flag is a reason to investigate the underlying disclosure, not automatic proof that the stock must be sold or avoided. If the filing does not provide enough detail to quantify a risk, treat that uncertainty as part of the decision.

Know the limits of the analysis

Industry statistics describe groups, not your target bank. The 2026 figures above are selected U.S. aggregates or large-bank samples, not forecasts, company targets or buy signals. They cannot replace the institution’s current filings, audited statements, footnotes and applicable regulatory requirements.

Market prices, spreads and quarter-specific results change quickly. Before acting, refresh the reporting quarter, share price, peer set and valuation inputs. This process is a framework for research, not individualized financial advice or a prediction of returns.

Product prices and availability are accurate as of the date/time indicated and are subject to change. Any price and availability information displayed on Amazon at the time of purchase will apply.
