How to Estimate Whether a Roth Conversion Makes Sense Before Retirement

A Roth conversion is worth considering only after you quantify its additional tax in the conversion year and compare that cost with the account’s expected future tax treatment, withdrawal timing and liquidity needs. Build identical “no conversion,” “partial conversion” and “larger conversion” projections; use the difference in projected tax—not the entire conversion multiplied by one headline bracket—as the federal cost. A conversion is more attractive when the rate on the converted dollars is manageable relative to the rate you expect on future traditional-IRA withdrawals, you can leave the money invested for the required horizon, and you can pay the tax without weakening your cash reserves.

There is no universal break-even percentage. Filing status, taxable income, after-tax basis, future tax law, state residence, retirement income, investment returns and the timing of withdrawals can change the result.

What a Roth conversion changes

When pretax traditional-IRA assets are converted, the taxable portion is generally included in gross income for that tax year. Any portion representing after-tax basis is generally excluded from income. The Internal Revenue Service states: “You must include in your gross income distributions from a traditional IRA that you would have had to include in income if you hadn’t converted them into a Roth IRA.” See IRS Publication 590-A for the conversion and basis rules.

You can convert all or part of an eligible traditional IRA. A trustee-to-trustee transfer, a 60-day rollover and other permitted methods are described by the IRS. A required minimum distribution (RMD) for a year cannot itself be converted. Conversions completed in tax years after 2017 generally cannot be undone by recharacterizing them as traditional-IRA contributions, so the tax estimate should be reviewed before the transaction.

Conversion eligibility is different from eligibility to make a regular Roth IRA contribution. The IRS says a person may be able to convert regardless of adjusted gross income, while contribution limits are a separate issue. Qualified Roth IRA distributions are generally not included in income under the applicable rules; see IRS Topic No. 309.

Start with the records that determine the taxable amount

Identify every IRA that matters

Collect year-end statements and current balances for each traditional, SEP and SIMPLE IRA, plus prior tax returns that show nondeductible contributions. List the amount you intend to convert and the date you expect the transaction to complete. Include any RMD that must be taken separately for the year.

Find your after-tax basis

Nondeductible contributions create basis. Basis can make part of a conversion nontaxable, so do not automatically treat the entire account balance as taxable. Use the Instructions for Form 8606 and your previously filed Forms 8606 to determine the reportable amount. If you have several traditional, SEP or SIMPLE IRAs, gather records for all of them before estimating; the form instructions determine how basis and distributions are calculated across the accounts.

Separate the RMD from the conversion

If you have reached the age at which a traditional IRA RMD applies, calculate and take the RMD first. The RMD itself is not eligible for conversion. A conversion estimate that accidentally includes the RMD understates the cash you will need and misstates the taxable amount being converted.

Estimate the incremental federal tax

Run two otherwise identical cases

  1. Baseline case: project the return without a Roth conversion. Enter expected wages, self-employment income, interest, dividends, capital gains, pension income, Social Security treatment, deductions and credits for the year.
  2. Conversion case: keep every input, filing-status assumption and deduction the same, then add the taxable portion of the planned conversion as additional ordinary income.
  3. Subtract the results: the conversion case’s projected federal tax liability minus the baseline case’s projected liability is the estimated incremental federal tax cost.

Use a current-year return estimator or tax software that can model the conversion as ordinary income. Do not multiply the entire conversion by your current headline bracket and call that the answer. The converted dollars can occupy more than one marginal bracket, and the result depends on taxable income, filing status, deductions and credits.

Illustrative calculation

Assume, purely as an illustration, that your baseline projection produces $18,000 of federal tax. Adding a planned conversion produces $25,200 with all other inputs unchanged. The estimated incremental federal tax is $7,200. If only $40,000 of a $50,000 conversion is taxable because of basis, the conversion case must add $40,000—not $50,000—to income. The illustration is not a tax result for any particular filer; your software or tax professional must apply the actual brackets, deductions, credits and basis.

Make the estimate year-specific

Use the law and filing status for the year in which the conversion settles. A conversion completed in December is generally reported for that calendar tax year; a conversion completed in January belongs to the next tax year. Keep a copy of the custodian’s transaction confirmation and verify that the Form 1099-R and Form 5498 information agrees with the transaction.

Compare conversion sizes instead of asking a yes-or-no question

Model at least three cases under the same investment-return, inflation, retirement-income and lifespan assumptions:

  • No conversion: retain the traditional IRA and pay ordinary income tax as taxable withdrawals occur.
  • Partial conversion: convert an amount that stays within a chosen marginal-rate range or uses otherwise unused room in a bracket.
  • Larger conversion: convert more now, accepting the possibility that additional dollars enter higher brackets.

For every case, record the estimated incremental tax, the marginal rates reached by the taxable conversion, the source of the tax payment, the expected years until withdrawals, the planned withdrawal pattern, and projected traditional and Roth balances. Keep the return and inflation assumptions identical; otherwise the comparison confuses the conversion decision with a different investment forecast.

Questions that change the result

  • What filing status will apply in the conversion year and in retirement?
  • Will wages, bonuses, business income, a pension, taxable Social Security or other income put you near a bracket boundary?
  • How much of the IRA is basis, and can you substantiate it with Forms 8606 and prior returns?
  • Will you need the converted money soon, or can it remain invested for many years?
  • Can you pay the incremental tax from non-retirement cash without draining an emergency reserve?
  • What tax rate do you reasonably expect on future traditional-IRA withdrawals?
  • Will a conversion change state or local income tax in your jurisdiction?

A conversion tends to look stronger when the current rate on the converted dollars is below the rate you expect on future taxable withdrawals and the tax can be paid without sacrificing needed liquidity. It tends to look weaker when the conversion pushes substantial income into a higher bracket, the assets are needed soon, or paying the tax from retirement assets leaves less money invested.

Decide how the tax will be paid

Use non-retirement funds when feasible

Paying the estimated tax from a taxable account or cash reserve leaves the full converted amount inside the Roth. Include the cash payment in your household liquidity plan: reserve enough for the tax bill and for ordinary emergencies before committing the money.

Understand the trade-off of withholding from the IRA

A custodian may withhold tax from the distribution, but that amount does not enter the Roth. Your comparison should therefore model a smaller invested amount and the opportunity cost of the withheld dollars. Do not assume withholding makes the conversion tax-neutral; it merely changes where the tax cash comes from.

Set aside for estimated payments

If the conversion creates a large liability, review your withholding and estimated-payment position during the year. The federal sources cited here do not calculate an individual’s underpayment exposure, so use current IRS instructions or professional advice for that separate question.

Account for the five-year rules correctly

Conversion-related five-year period

A separate five-year period can apply to each conversion when determining whether the taxable portion withdrawn early may be subject to the 10% additional tax, unless an exception applies. Each conversion has its own start date, so a series of annual conversions can create several overlapping five-year periods.

Qualified-distribution five-year period

The rule for a qualified Roth IRA distribution is different. It looks to the first tax year for which you made a Roth IRA contribution and also requires a qualifying condition, such as reaching age 59½. Do not combine the qualified-distribution clock with the conversion clock. The ordering and early-distribution rules are detailed in IRS Publication 590-B.

Match the model to your withdrawal date

If you expect to spend converted dollars before age 59½, identify which conversion those dollars came from and whether its five-year period has ended. A conversion can still be useful for long-term tax planning while being a poor source of near-term spending money.

Include retirement timing and RMDs

Traditional IRA owners generally must begin lifetime RMDs by April 1 of the year after reaching age 73. Roth IRAs owned by the original account holder do not have lifetime RMDs under the traditional-IRA rule. Beneficiary distribution rules after the owner’s death are different. See IRS Topic No. 451 and Publication 590-B.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

RMDs can make future taxable income less flexible: an RMD must generally be taken even in a year when you would prefer not to recognize income. In your projections, show the traditional-IRA balance and expected RMDs separately from Roth withdrawals. A pre-retirement conversion may reduce later traditional-IRA balances, but the value depends on the tax paid now, investment growth and the withdrawals you actually make.

When estimating the first RMD year, distinguish the distribution deadline from the tax year. Taking the first RMD by April 1 of the following year can result in two RMDs being taxable in that same calendar year, so model the timing rather than assuming one withdrawal per year.

Estimate state and local effects separately

Federal calculations do not determine state or local income tax. Add a separate estimate using your residence, filing status and the rules for the conversion year. Consider whether you expect to move before retirement, because the state treatment of a conversion and later Roth withdrawals can differ. Keep the federal and state estimates in separate lines so an assumed state rate does not get mistaken for a federal marginal rate.

Potential Medicare income-related premium effects were not established here. Do not insert a surcharge threshold or timing assumption without checking current Medicare or Social Security guidance for the relevant year.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Common estimation mistakes and fixes

Applying one bracket to every dollar

Mistake: multiplying the full conversion by the rate shown on last year’s return. Fix: run baseline and conversion cases and subtract the liabilities; this captures bracket stacking, deductions and credits.

Ignoring basis

Mistake: assuming a conversion is either entirely taxable or entirely tax-free. Fix: reconcile nondeductible contributions on Form 8606 and review the instructions when multiple IRA types are involved.

Converting an RMD

Mistake: treating the year’s RMD as conversion-eligible. Fix: take the RMD first, then evaluate the remaining eligible balance.

Using the wrong five-year clock

Mistake: treating every Roth dollar as subject to one universal five-year period. Fix: track the qualified-distribution rule and each conversion’s separate five-year period.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Assuming the transaction can be reversed

Mistake: converting now with the expectation of recharacterizing later. Fix: verify the tax-year consequences before acting; post-2017 conversions generally cannot be recharacterized.

Paying tax from the converted account without modeling it

Mistake: comparing a full Roth investment in the no-withholding case with a reduced investment after withholding. Fix: model the actual amount that reaches the Roth and the cash-flow effect.

Overstating future certainty

Mistake: treating future tax rates, returns, retirement income or lifespan as known. Fix: run conservative, middle and higher-tax scenarios and show how the decision changes under each assumption.

A practical worksheet for your decision

  1. Choose the conversion tax year and confirm filing status.
  2. List all expected income, deductions, credits and the year’s RMD.
  3. Document traditional, SEP and SIMPLE IRA balances and after-tax basis.
  4. Choose a no-conversion amount, a partial conversion amount and a larger conversion amount.
  5. Determine the taxable portion of each amount using Form 8606 instructions.
  6. Run baseline and conversion cases in the same tax estimator.
  7. Record the incremental federal tax and estimate state or local tax separately.
  8. Decide whether tax will come from non-retirement funds or reduce the amount transferred.
  9. Project balances, withdrawals, RMDs and tax rates through retirement using identical return assumptions.
  10. Check the five-year period for every conversion and the separate qualified-distribution history.
  11. Review the transaction date, custodian paperwork and expected tax forms before submitting the conversion.

For a substantial conversion, complicated basis history, inherited or multiple account types, or a decision near a major income change, have a tax professional or fiduciary planner validate the inputs. The IRS publications and forms explain the rules, but they cannot predict your future income, returns, residence or spending needs.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Bottom line

The sound way to decide is to compare projected outcomes, not to search for a universal “worth it” rule. Estimate the taxable conversion, calculate the incremental tax with matched baseline and conversion cases, compare no conversion with partial and larger conversions, and then test the result against liquidity, five-year distribution rules, RMD timing, state taxes and your expected retirement tax rate. Convert only an amount whose tax cost and waiting period fit your actual plan.
