The result depends first on whether the award is a nonstatutory (nonqualified) option, an incentive stock option (ISO), or an employee stock purchase plan (ESPP) option. For 2026, nonstatutory exercise income is generally reported as Social Security wages up to the $184,500 taxable maximum; ISO and ESPP exercise or disposition income is excluded from Social Security wages under current IRS guidance. Verify the option type, the W-2 reporting, and your SSA earnings record before relying on an estimate.
The rule that determines whether option income counts
Social Security benefits are based on your covered work earnings history—not on every amount that appears on your tax return. The Social Security Administration (SSA) describes covered income as earned income: wages or net income from self-employment. Interest, dividends, pension payments, annuities, and other investment returns are not Social Security earnings.

Stock options can create more than one kind of income. An exercise may create compensation wages, while a later sale can create a capital gain or loss. Those amounts must be separated. The compensation treatment at exercise, together with the option’s legal category and the amount reported in Form W-2 box 3, is what matters for the Social Security earnings record.

| Option category | Social Security treatment under 2026 guidance | Typical reporting clue | What a later sale means |
|---|---|---|---|
| Nonstatutory (nonqualified) option | The exercise spread is generally Social Security wages, subject to the annual wage base. | Employer reports the spread in W-2 boxes 1, 3 (up to the wage base), and 5; code V is used in box 12. | A later gain or loss is investment income, not additional covered wages. |
| Incentive stock option (ISO) | Remuneration from exercising the ISO, or from disposing of stock acquired through it, is excluded from Social Security and Medicare wages under IRS Publication 15-B (2026). | Do not infer covered wages from box 1 alone; the statutory-option exclusion applies even when the transaction has federal income-tax or alternative-minimum-tax consequences. | The sale may affect income tax, but it does not become Social Security wages under the cited rule. |
| Employee stock purchase plan (ESPP) option | Remuneration from exercising the option or disposing of the acquired stock is likewise excluded from Social Security and Medicare wages under IRS Publication 15-B (2026). | Use the Social Security wage information, not total taxable income, to determine what entered the earnings record. | Investment return remains separate from covered earnings. |
These are federal rules. A plan document, unusual transfer, corrected W-2, non-U.S. work, or a transaction that does not fit the ordinary pattern can require separate tax and benefits analysis.

How a nonstatutory option appears on your W-2
The exercise spread is the relevant compensation amount
For a nonstatutory option, the employer generally calculates the spread at exercise: the stock’s fair market value (FMV) minus the exercise price, multiplied by the number of shares exercised. IRS General Instructions for Forms W-2 and W-3 (2026) describe the reportable amount as “the spread (that is, the fair market value (FMV) of stock over the exercise price of option(s) granted to your employee with respect to that stock).”
IRS Topic 427 notes that most nonstatutory options do not have a readily determinable FMV when granted. In that common situation, income is recognized when you exercise, using the exercise-date stock value less the amount you paid. This compensation spread is distinct from any later appreciation or decline after you own the shares.
Read boxes 1, 3, 5, and 12 separately
- Box 1: federal income-tax wages. It is not, by itself, a reliable measure of Social Security-covered wages.
- Box 3: Social Security wages, limited by that year’s Social Security taxable maximum.
- Box 5: Medicare wages, which do not have the same annual ceiling as Social Security wages.
- Box 12, code V: identifies income from the exercise of nonstatutory stock options when the employer follows the cited W-2 instructions.
If the exercise spread would put your covered wages above the annual maximum, box 3 is limited to the wage base. Box 1 can therefore be higher than box 3, and that difference is not automatically an error.

That exclusion is why an ISO or ESPP transaction can matter for federal income tax or alternative minimum tax while contributing no Social Security wages for that event. The practical consequence is that you should not estimate covered earnings by adding every option-related amount to Form W-2 box 1 or to adjusted gross income. Identify the statutory status of the award and inspect the Social Security wage reporting.
Option paperwork may use abbreviations or employer-specific terminology. Confirm whether the award is an ISO, an ESPP option, or a nonstatutory/nonqualified option before doing any calculation. If the documents and payroll treatment conflict, ask the employer’s payroll or equity team for the classification and reporting explanation rather than guessing from the stock plan’s marketing name.
Keep a later stock sale and investment income out of the covered-wage calculation
After exercise, you own shares. A later sale can produce a capital gain or loss, but that result does not turn into Social Security wages. Likewise, dividends and interest from shares or cash investments are not covered earnings. SSA’s explanation is direct: “Only earned income, your wages, or net income from self-employment is covered by Social Security.”
For an estimate, therefore, use the compensation amount that was actually reported as Social Security wages in the exercise year. Do not add the sale proceeds, the share-price increase after exercise, dividends, or interest to that figure. If the shares were acquired through an ISO or ESPP, do not assume that a tax-reportable disposition creates covered wages either; the IRS exclusion applies to remuneration from the disposition described in Publication 15-B.

A step-by-step method to estimate your benefit
1. Identify the award in the plan documents
- Locate the grant agreement, exercise confirmation, and any tax statement for the relevant year.
- Classify the award as nonstatutory/nonqualified, ISO, or ESPP.
- Record the exercise date, number of shares, exercise price, and any later sale date. Those facts help payroll or a tax professional resolve a disputed classification or timing issue.
Do not begin with the sale confirmation or brokerage tax form. Those documents describe investment transactions and may not show what was reported as Social Security wages.
2. Inspect the W-2 for the exercise year
- Read box 3, the Social Security wages field.
- For a nonstatutory exercise, look for code V in box 12 and confirm that the spread was included in the wage reporting.
- Compare box 1 and box 3, but do not treat a difference as proof of an error; the wage base and option category can explain it.
- For an ISO or ESPP, verify what payroll treated as Social Security wages rather than assuming the box 1 amount is covered.
3. Apply the wage base for the correct year
The Social Security taxable maximum changes annually. SSA lists the 2026 maximum at $184,500. Covered wages above that amount do not increase the Social Security earnings credit for 2026. Never apply the 2026 ceiling to an earlier exercise year; retrieve the maximum for the actual year shown on the W-2.
4. Check your my Social Security earnings record
SSA uses employer wage reports to post your earnings history. Compare the record with the W-2 after allowing for processing time. SSA says the most recent prior year may not appear until late in the current year, so a missing recent year is not necessarily an exclusion of the option income.

5. Choose an estimator that uses the right earnings information
| SSA tool | How earnings are supplied | Best use | Limitation to remember |
|---|---|---|---|
| Personal Retirement Estimator | Uses the earnings record associated with your personal SSA account and allows adjustments to expected future income. | Most useful when your posted history is complete and you want a personalized projection. | A recent or incorrect option year will affect the result until the record is corrected. |
| Online Calculator | Requires a complete earnings history to be entered by the user. | Useful for a detailed what-if analysis when you have your wage history available. | It reflects the information entered, not an independent verification of payroll reporting. |
| Quick Calculator | Estimates from supplied inputs rather than a full verified earnings record. | A rough first look when you need a fast estimate. | Convenience does not compensate for an omitted option-related wage year or unrealistic future earnings. |
SSA says, “We calculate your benefits based on your work earnings.” Enter realistic future wages, including expected covered compensation, rather than assuming that a one-time exercise spread will recur every year. If a future option event is uncertain, run separate scenarios instead of embedding an unsupported single number.
6. Review the estimate in context
Your benefit depends on the full earnings history and claiming circumstances, not just one option exercise. Review whether the transaction was covered wages, whether it was subject to the annual cap, and whether the estimate assumes future earnings that you do not expect. The result is an estimate, not a tax determination or a promise of a specific monthly payment.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. How the 2026 figures fit into the benefit formula
For workers first eligible in 2026, SSA lists primary-insurance-amount bend points of $1,286 and $7,749. The formula applies 90% to the first $1,286 of average indexed monthly earnings (AIME), 32% to AIME above $1,286 through $7,749, and 15% to AIME above $7,749. These bend points are year-specific administrative values, not a prediction of what any individual will receive.
A covered nonstatutory exercise can raise the earnings record for its year only to the extent that the year’s Social Security wage base has not already been reached. If your regular salary already equals or exceeds the annual maximum, an additional exercise spread generally cannot raise the covered-wage amount for that year. If your covered wages are below the maximum, a properly reported spread can increase that year’s earnings used in the lifetime calculation.

For an ISO or ESPP exercise, the cited IRS rule means the transaction does not add Social Security wages for that event. A later investment gain cannot substitute for covered wages, even if the gain is large.
Illustrative scenarios
Nonstatutory exercise below the cap
Suppose an employee’s salary and other covered wages total less than the applicable annual maximum, and a nonstatutory exercise creates a properly reported spread. The amount reported in box 3 can increase the covered wages for that year, up to the wage base. The employee should verify code V, box 3, and the matching SSA record before rerunning the personal estimate.
Nonstatutory exercise after the cap is reached
Suppose regular covered wages already reach the year’s taxable maximum before the option exercise. The employer may still report the spread in box 1 and box 5, but box 3 cannot exceed that year’s Social Security wage base. The extra compensation does not create additional Social Security credit for that year.

Suppose shares acquired through an ISO or ESPP are later sold at a gain. The gain may be relevant to income-tax reporting, but the cited Publication 15-B rule excludes remuneration from the exercise or disposition from Social Security wages. Do not add the gain to the SSA earnings history unless a separate, covered-wage event is documented.
Do not confuse the earnings record with the retirement earnings test
There are two separate questions:
- Lifetime earnings record: Was the amount treated as covered wages and posted for the year used in calculating benefits?
- Retirement earnings test: Does work income count toward the limit that can temporarily reduce benefits before full retirement age?
IRS Publication 957 explains that a nonstatutory option exercised in a year after it was earned can be a special wage payment and, when correctly reported, should not count toward the Social Security retirement earnings test. That rule does not erase the need to determine whether the amount belongs in the lifetime earnings record. If you are receiving benefits and exercising an option earned in an earlier year, ask SSA and your employer how the special-wage-payment reporting applies to your facts.
Common mistakes and how to correct them
- Assuming every option is covered: Confirm the statutory or nonstatutory category first.
- Using box 1 as the Social Security figure: Start with box 3 and the option-specific reporting rules.
- Using the wrong wage base: Match the ceiling to the W-2 year; the 2026 amount is not a permanent limit.
- Adding sale proceeds, dividends, or interest: Those are investment amounts, not covered wages.
- Treating a recent missing year as final: Allow for SSA’s posting delay, then pursue correction if the discrepancy remains.
- Assuming a calculator validates payroll: Estimators calculate from their inputs or SSA’s record; they do not independently classify an equity award.
- Mixing retirement-test treatment with benefit computation: A special wage payment can be handled differently for the earnings test while still requiring separate earnings-record analysis.
- Projecting a recurring benefit from a one-time exercise: Enter realistic future earnings and model uncertain option events separately.
When to obtain targeted help
Contact payroll or the equity-plan administrator when the award type is unclear, code V is missing from a nonstatutory exercise, or the W-2 does not explain the box 1 and box 3 amounts. Contact SSA when a processed earnings record does not match corrected employer reporting. A qualified tax professional can help when the award involves an unusual transfer, a corrected W-2, cross-border work, an ISO alternative-minimum-tax issue, or an exercise after benefits began. Bring the grant agreement, exercise confirmation, W-2, brokerage statement, and SSA earnings record so the reviewer can distinguish compensation from investment income.
Final verification checklist
- Identify whether the award is nonstatutory, ISO, or ESPP.
- Find the W-2 for the exercise year.
- Inspect box 3 and, for a nonstatutory exercise, box 12 code V.
- Compare box 3 with that year’s Social Security taxable maximum.
- Separate exercise compensation from later sale gains, dividends, and interest.
- Compare the W-2 with the earnings history in your my Social Security account, allowing for posting lag.
- Use the personal estimator, Online Calculator, or Quick Calculator with realistic future earnings.
- Resolve any classification, reporting, or retirement-earnings-test issue before relying on the estimate.
The dependable path is classification, W-2 verification, SSA-record review, and then estimation. For 2026, a properly reported nonstatutory spread can count as covered wages only up to $184,500; ISO and ESPP exercise or disposition remuneration does not count as Social Security wages under the cited IRS guidance.
