How to Diversify a Portfolio After Investing in a Single High-Risk Stock

If one company makes up a large part of your investments, reduce that concentration by reviewing your entire financial picture, choosing an asset mix that fits your time horizon and risk tolerance, and then rebalancing toward a wider set of holdings. You can sell part of the position, direct new contributions elsewhere, or combine both approaches. The right amount and timing depend on your account type, cost basis, taxes, fees, cash needs and ability to tolerate losses—not on a universal percentage or schedule.

Why a single-stock position creates concentration risk

Owning one company leaves your results unusually dependent on that company and on the market’s view of it. The U.S. Securities and Exchange Commission (SEC) notes that stock prices can be affected by company-specific developments as well as broader market factors. A weak product launch, management change, lawsuit, regulation, financing problem or earnings miss can hurt one issuer even when other investments are performing well.

Diversification spreads money among different investments so that one company, sector or economic event has less control over the portfolio’s outcome. The SEC’s March 31, 2026 Investor Bulletin defines it this way: “Diversification means investing in a variety of assets to lower the overall risk of your investment portfolio.” It lowers exposure to company-specific risk; it cannot prevent losses, guarantee a return or make a volatile market harmless.

“High-risk” is not a standardized label in your question. A stock might be risky because of price volatility, a fragile business model, limited liquidity, leverage, a concentrated industry or a large unrealized gain. Identify the actual source of risk before deciding how quickly to change the position.

Start with a portfolio-level inventory

Do not evaluate only the ticker symbol. A position that looks excessive in one brokerage account may be a modest share of your total assets, while several apparently different funds may all own the same companies. List every investment and every account before choosing a trade.

Inventory item Questions to answer Why it changes the decision
Accounts Which holdings are in taxable brokerage accounts, retirement accounts or other tax-advantaged accounts? Rules for selling, withdrawing money and reporting gains differ by account type and jurisdiction.
Holdings What shares, funds, bonds and cash do you own, and what companies and sectors do the funds actually hold? Overlap can leave you concentrated even when you own several funds.
Cash needs Will you need this money for living expenses, a purchase, debt payments or an emergency reserve? Near-term needs generally require more liquidity and less dependence on an unpredictable stock price.
Debt and other assets What high-interest debt, property, business interests or employer stock already expose you to the same economic risks? Your investment account is only one part of your household balance sheet.
Time horizon When might you need to spend the money? A longer horizon may allow more exposure to growth assets; a shorter one leaves less time to recover from a decline.
Risk tolerance How much loss could you financially withstand, and how much loss would you actually be willing to accept? A suitable allocation must reflect both capacity and willingness to lose money.

Write down the current market value, percentage of the whole portfolio and purchase lots for the single stock. Also record vested and unvested employer shares, options or trading restrictions if they exist. The exercise often reveals that concentration is larger—or smaller—than it appeared from one account statement.

Choose an asset mix without relying on a fixed formula

Asset allocation is the division of a portfolio among broad asset types such as stocks, bonds and cash. The SEC’s Investor.gov guidance says, “The asset allocation decision is a personal one.” It depends mainly on time horizon and risk tolerance, alongside your objectives and financial circumstances.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Time horizon

Money needed soon has less time to recover from a market decline. Money intended for a distant goal may be able to withstand interim volatility, although a long horizon does not make a single company safe. Match the risk of the portfolio to the date on which the money must be available, not merely to your age or a market forecast.

Risk capacity and willingness

The SEC describes risk tolerance in terms of your ability and willingness to lose some or all of your original investment in pursuit of potentially greater returns. Capacity can be reduced by unstable income, little emergency savings, heavy debt or a large upcoming expense. Willingness is your behavioral response: if a sharp decline would cause you to sell in panic, an aggressive concentration may be unsuitable even if you could technically afford the loss.

Separate goals before selecting investments

Give emergency reserves and near-term spending a different job from long-term growth capital. Diversification does not compensate for investing money that must remain available in a highly volatile asset. Establish the amount and timing of each goal, then decide how much of the remaining capital can take market risk.

Diversify across asset classes and within each class

Effective diversification works on two levels: among asset types and among the holdings inside each type.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Across asset classes

  • Stocks: provide ownership exposure to companies but can fluctuate substantially.
  • Bonds: represent lending to issuers and introduce different interest-rate, credit and maturity risks than stocks.
  • Cash and cash-like holdings: support liquidity and short-term spending, though inflation can reduce purchasing power over time.

The appropriate blend is a personal decision. Avoid replacing one concentrated stock with a portfolio that is still entirely exposed to the same broad risk, such as putting every dollar into one industry’s equities.

Within stocks

Spread exposure among multiple companies, industries and, where appropriate, geographic markets. Check whether your salary, employer stock or business already ties your finances to one sector. A portfolio of several companies in the same industry may still rise and fall for the same reasons.

Within bonds

Look at issuer, credit quality, maturity and interest-rate sensitivity rather than treating every bond holding as interchangeable. A collection of bonds from one issuer or one maturity segment can create its own concentration.

Use funds carefully

Mutual funds and exchange-traded funds can make it easier to own portions of many investments. They are not automatically diversified. A narrowly focused sector fund may behave much like the stock you are trying to dilute, and several broad-looking funds can share the same largest holdings. Before buying, review each fund’s asset class, sector emphasis, largest positions, geographic exposure and fees. Compare the holdings across all of your funds, not just the fund names.

Decide how to reduce the single-stock position

The SEC and FINRA describe three practical rebalancing paths. The best choice depends on how quickly you want concentration reduced, how much market exposure you are willing to keep while waiting, and the tax and transaction costs of selling.

Approach How it works Advantages Trade-offs to examine
Sell part of the position now Trim the overweight stock and use the proceeds to buy investments that are underrepresented in the portfolio. Reduces company-specific exposure immediately and makes the new allocation visible at once. May create taxable gains, trading costs and regret if the stock price rises after the sale; the holding period and cost basis matter.
Redirect new contributions Leave existing shares in place while sending future deposits, dividends or employer contributions to underweight assets. Can reduce concentration without selling today and may avoid an immediate taxable disposition in a taxable account. Concentration remains while you wait, and contributions may be too small to change the mix within a reasonable period.
Combine both methods Sell enough to make progress, then direct new money toward the remaining gaps. Balances a faster reduction with less selling than an all-at-once exit. Still requires a tax and fee review, and the result depends on consistent future contributions.

If you sell part of the position

  1. Set a written target for the role of the stock in your overall plan, without assuming that a particular percentage is suitable for everyone.
  2. Identify the specific tax lots, cost basis, holding periods and restrictions that would be affected by a sale.
  3. Estimate commissions, bid-ask spreads, fund expenses and any account charges.
  4. Choose the underweight asset classes or holdings that will receive the proceeds.
  5. Place the trades according to your account’s order rules, then record the execution price and lot information.

If you redirect future contributions

  1. List each recurring deposit, dividend reinvestment instruction and employer contribution.
  2. Change the destination so new money goes to the assets or sectors missing from the portfolio.
  3. Estimate how long the contribution rate would take to materially reduce the stock’s share, using conservative market assumptions rather than a promised return.
  4. Set a review date to check whether the plan is working; if the concentration remains excessive, reassess whether a partial sale is necessary.

If you combine the methods

Use the inventory and tax-lot review to decide what portion, if any, to sell now. Then automate future contributions toward the remaining gaps. This approach can limit the amount sold in a single transaction while avoiding an open-ended wait for contributions to solve a large imbalance.

Rebalance deliberately, not constantly

Rebalancing means bringing the portfolio back toward the asset mix you selected after market movements or contributions have changed it. The SEC notes that investors use different approaches: some review on a calendar interval, while others act when an allocation moves beyond a chosen threshold. Rebalancing generally works best when done relatively infrequently rather than in response to every price move.

  1. Define the intended mix. Write down the role of each asset class and the level of concentration you are prepared to accept.
  2. Measure current weights. Include every account and the underlying holdings of funds; use current market values, not only original purchase amounts.
  3. Identify the largest gaps. Separate a temporary market movement from a structural overlap, such as multiple funds owning the same companies.
  4. Select a trigger. A calendar review or a preselected deviation threshold can create discipline. Neither is a universal rule.
  5. Choose the lowest-cost action. Direct new money first, sell an overweight holding when appropriate, or combine the two.
  6. Document the result. Save confirmations, updated cost-basis records and the new allocation so the next review starts with accurate information.

Frequent trading can add costs, taxes and emotional decisions without improving diversification. A review after a major life change, a large deposit or withdrawal, a substantial change in the company’s role, or a shift in your time horizon may be more useful than reacting to daily headlines.

Check taxes, cost basis and trading fees before selling

In a taxable U.S. account, selling shares can create a capital gain or loss. The result depends on the proceeds, the cost basis of the shares sold and the applicable holding period. Different lots of the same stock can produce very different outcomes, so do not assume that the account’s average purchase price tells you the tax result for a particular transaction.

Review the brokerage’s lot-selection choices and keep records of purchase dates, adjustments and prior transfers. Transaction costs can include commissions where applicable, bid-ask spreads, fund trading expenses and account fees. The SEC’s beginner guide urges investors to consider fees and tax consequences as part of rebalancing rather than treating them as afterthoughts.

IRS Publication 550, Investment Income and Expenses, covers the federal tax treatment of investment income and expenses and the determination and reporting of gains and losses from dispositions of investment property. It is the relevant U.S. reference for the rules’ scope, but it cannot calculate your personal liability from the stock name alone. Tax law changes, state taxes, special elections and individual circumstances can alter the result.

Tax-advantaged accounts may have different transaction and withdrawal rules from taxable brokerage accounts. The fact that a trade occurs inside such an account does not by itself establish that every withdrawal, contribution or investment choice is tax-free. Confirm the rules for your specific account and country. The SEC and IRS materials discussed here are U.S.-focused; investors elsewhere need local guidance.

Work through a hypothetical decision

Suppose an investor discovers that one fast-moving company dominates a taxable account, while retirement accounts contain several broad funds. The first step is to calculate the company’s share of the household’s total investable assets, including the overlapping fund positions and employer shares. Next, the investor identifies a near-term cash need and a long-term retirement goal, then assesses both the financial ability and emotional willingness to tolerate a large decline.

If the position has a large unrealized gain, the investor can compare three paths: sell selected lots now and redeploy the proceeds; leave the shares untouched while directing every new contribution to underweight assets; or sell a smaller amount and use contributions to continue the transition. The comparison should include the speed of risk reduction, price exposure during the waiting period, holding periods and basis, transaction costs, and whether the contribution rate is large enough to change the mix in a reasonable time. The example does not produce a universal answer because the missing facts—goals, taxes, restrictions and risk tolerance—determine the trade-off.

Common diversification mistakes and fixes

Counting funds instead of examining holdings

Owning five funds is not proof of diversification. Download or review each fund’s holdings and look for repeated companies, sectors or geographic bets. Replace overlapping exposure only after confirming what risk you are trying to add or remove.

Swapping one concentration for another

Moving from a single stock into a narrowly focused fund may preserve the same industry risk. Check the fund’s mandate and largest positions before purchasing.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Waiting indefinitely for contributions to solve the problem

Future deposits reduce concentration only as they become meaningful relative to the existing position. Estimate the pace, set a review date and acknowledge that the stock remains exposed to market movements during the transition.

Selling without a tax-lot plan

A rushed order can realize a larger gain than necessary or discard a loss that could have been useful under applicable rules. Review lots, basis and holding periods before submitting the order, and retain the confirmation.

Rebalancing on headlines

News about a company or market can change rapidly. A written allocation, a defined review trigger and an infrequent process reduce the chance that fear or enthusiasm dictates every trade.

Ignoring household concentration

Employer stock, a business, property and income from one industry can all expose you to the same economic shock. Include those exposures when deciding how much additional company or sector risk belongs in the investment account.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Treating diversification as a guarantee

Different assets can decline together during stressed markets. Diversification seeks to lower the impact of any one holding; it does not eliminate investment risk or assure a profit.

When individualized advice is especially valuable

Consider consulting a qualified, independent financial or tax professional when the concentrated shares represent a large portion of your wealth, came from an employer, have unusual cost basis, are subject to trading restrictions, or a sale could materially change your tax bill. Ask any adviser to explain fees, conflicts, tax assumptions and the reasoning behind the proposed trades. Professional help can clarify a complex decision, but it does not remove market risk or replace your responsibility to understand the plan.

A practical sequence for your next review

  1. Gather statements for every investment account and list the underlying holdings.
  2. Mark the single stock, related companies, employer exposure and overlapping funds.
  3. Separate emergency and near-term money from long-term investment capital.
  4. Write down each goal’s time horizon and your financial capacity and willingness to tolerate loss.
  5. Choose a diversified mix across asset classes and within them, without copying a generic percentage.
  6. Compare partial selling, contribution redirection and a combined approach using speed, price exposure, taxes, holding periods, fees and contribution size.
  7. Review cost basis and account rules before any order; consult a professional when the facts are unusually complex.
  8. Implement the selected trades or contribution changes, document them and review the allocation only at a deliberate interval or after a material life change.

This process replaces a single-company bet with a portfolio decision grounded in your goals, constraints and tolerance for risk. It also leaves room to change course when those facts change.
