How to Diversify a Portfolio After a Single-Stock Run-Up

If one stock has risen until it dominates your portfolio, treat the change in weight—not the gain itself—as the decision point. Measure the stock’s direct and indirect share of your investable assets, compare that exposure with your goals, time horizon and ability to withstand losses, then examine tax lots and fund holdings before choosing among a partial sale, a phased reduction or directing new contributions elsewhere. There is no universal concentration limit or tax-saving schedule that fits every investor.

Why a rising stock can create a concentration problem

Your portfolio can become less diversified without a single trade. When one holding appreciates faster than the rest of your investments, it grows to represent a larger percentage of the account. The underlying companies, sector and asset-class mix have changed even though the number of shares has not. The U.S. Securities and Exchange Commission (SEC) describes rebalancing as a way to bring a portfolio back toward an intended allocation after market movements cause it to drift.

Concentration matters because the value of a single company is affected by company-specific events as well as broad market conditions. Earnings disappointments, litigation, regulation, a product failure or a change in management can affect one issuer very differently from a diversified market. A portfolio can still fall sharply when its largest holding performs poorly, even if other investments are doing well.

The SEC sums up the purpose of diversification this way: “Diversification is a strategy that can be neatly summed up as: ‘Don’t put all your eggs in one basket.’” Diversification does not guarantee a profit or prevent losses, but it can reduce dependence on one security or one economic outcome.

Step 1: Measure the exposure you actually have

Calculate the direct weight

Start with a current account statement, not the purchase price. Divide the market value of the stock by the value of all investable assets you are evaluating:

Direct stock weight = current market value of the shares ÷ total investable assets

Use a consistent denominator. If you are deciding how to manage your entire investment plan, include taxable accounts, retirement accounts and other liquid investments that are part of that plan. Keep emergency cash, a home and other assets separate unless you intentionally include them in your risk analysis.

Add indirect exposure

A broad fund may own the same company, so the stock’s economic exposure can be larger than the shares in your brokerage account suggest. Review fund holdings and estimate the portion attributable to the company where the information is available. Also note exposure through an employer retirement plan, restricted stock, options or another account. If a holding or plan does not disclose enough detail, mark the amount as unknown rather than assuming it is zero.

Look beyond the company name

Record the stock’s sector and asset class. A portfolio can appear to hold many securities while remaining heavily exposed to one industry, one country or one type of risk. Several funds may own the same large companies, and a sector fund can overlap substantially with an individual stock in that sector.

Step 2: Define what “diversified enough” means for you

No SEC or IRS source establishes a universal maximum percentage for one stock. Your appropriate exposure depends on objectives, the time when you need the money and your ability to tolerate a loss without abandoning the plan.

Match risk to the goal

  • Near-term spending: Money needed for tuition, a home purchase or another short-horizon goal generally has less capacity for a large single-company fluctuation than money earmarked for a distant retirement.
  • Long-term growth: A long horizon can provide more time to recover from volatility, but it does not remove company-specific risk. A long-term investor still needs to decide whether the concentrated position is intentional.
  • Income dependence: If your salary, bonus or pension already depends on the same employer or industry, count that as part of your economic exposure when judging how much investment risk you can accept.
  • Loss tolerance: Consider a scenario in which the stock loses a substantial portion of its value. If that outcome would force you to sell other assets, borrow or change a life plan, the current concentration may be inconsistent with your risk capacity.

Write down a desired mix of asset categories and a workable range for the stock before selecting a fund or placing an order. The range is a planning choice, not a rule supplied by the sources.

Step 3: Audit current funds for overlap

Count holdings, sectors and asset categories across every mutual fund and ETF. A fund’s name or “diversified” marketing language is not proof that it spreads risk broadly. The SEC notes that diversification must occur both among asset categories and within each category.

What to inspect

  • Top-ten holdings and the percentage represented by each.
  • Number of holdings and whether the fund is broad-market, sector-focused, thematic or single-company.
  • Sector, country and asset-class allocations.
  • Expense ratio, trading costs and turnover information.
  • Distribution history and the prospectus description of the fund’s objective.

Two funds can own many of the same companies. Adding a second fund therefore may increase complexity without reducing concentration. Conversely, one broad market fund can provide exposure to many companies, sectors and, depending on its mandate, asset classes. An ETF can also track a single stock or a very narrow group, so the ETF label alone does not establish diversification.

How common replacement choices differ

Choice Potential role What to verify Key limitation
Broad-market mutual fund Core exposure to many companies within a market or asset category Index or mandate, holdings, fees, turnover and distributions May still be concentrated in its largest companies or one asset category
Broad-market ETF Core exposure traded throughout the day at market prices Underlying index, bid-ask spread, holdings, fees and distributions Can trade above or below net asset value and is not automatically broad
Sector fund Intentional increase or maintenance of one industry exposure Sector definition and overlap with the stock you already own May add little diversification when the original stock is in that sector
Single-stock or narrow ETF Targeted exposure to one company or a small theme Exact holdings and concentration limits Can leave the original concentration problem largely unchanged
Different asset category Reduce reliance on equities or one market by adding another category consistent with your plan Risk, liquidity, fees, tax treatment and role in the allocation Different categories can still decline together in some conditions

These are comparison categories, not recommendations for a particular fund. Select a vehicle only after deciding what role it should play in the complete portfolio.

Taxable shares: gather the facts before selling

Selling appreciated shares in a taxable brokerage account generally creates a reportable disposition. The gain or loss is determined using the shares’ basis and the proceeds, subject to the taxpayer’s facts and current law. A price chart cannot tell you the tax result because shares bought on different dates can have different bases.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Build a tax-lot record

  1. Download the broker’s cost-basis report and trade confirmations.
  2. For each lot, record acquisition date, number of shares, purchase price and acquisition costs. IRS guidance generally treats purchase price and acquisition costs as components of basis.
  3. Identify lots with missing or transferred information and reconcile them with older statements or employer records.
  4. Estimate proceeds and unrealized gain or loss for each possible lot, without assuming a tax rate or state treatment.

When you place a sell order, follow the broker’s procedure for identifying specific shares. Adequate identification can affect which basis is used. If shares cannot be adequately identified, the IRS generally applies first-in, first-out (FIFO) rules for stock accounts. Keep the confirmation showing the lots selected.

Separate tax questions from allocation questions

A tax-efficient lot is not automatically the right investment decision, and avoiding a current tax bill is not the same as reducing risk. Compare the estimated tax cost with the potential consequences of leaving the position concentrated. State taxes, holding periods and your other income can change the outcome, so a federal overview cannot produce an individualized result.

Transaction costs matter as well. Brokerage commissions may be zero for some trades, but bid-ask spreads, market impact and fund expenses still affect the result. Investor.gov cautions that rebalancing can create both transaction fees and tax consequences.

Fund distributions can create tax even when you do not sell

Mutual funds and ETFs can distribute dividends and capital gains to taxable-account shareholders. You may owe tax on a capital-gain distribution even if you never sold your fund shares; the IRS specifically addresses this situation in its mutual-fund guidance. Check the fund’s prospectus, shareholder reports and distribution schedule before buying or selling around a record date.

ETF structure can allow in-kind transactions that may reduce capital-gain distributions compared with a similar mutual fund, but this is not a guarantee that an ETF will be tax-free or that it will outperform. The SEC’s 2025 comparison of mutual funds and ETFs also notes that there is no tax difference between the two in a tax-advantaged account. In an IRA or another tax-advantaged account, the taxable-account distribution distinction does not apply in the same way, although account-specific withdrawal rules still do.

Three ways to reduce concentration

Sell part of the position now

A partial sale immediately lowers the stock’s weight and creates cash for holdings that are underrepresented. It may be appropriate when the concentration is clearly inconsistent with your risk plan or when the money has a near-term use. Before trading, choose lots, estimate the gain, check spreads and decide where the proceeds will go. Do not describe a partial sale as tax-free merely because it is not a complete exit.

Spread sales over time

A phased plan sells portions on a schedule or when the position crosses a preselected range. This can distribute market-entry risk and may fit an investor who cannot tolerate one large trade. It also leaves the portfolio exposed to the stock while the plan is incomplete, and future price moves can make the tax and allocation estimates change. A schedule is an option to evaluate, not a guarantee of a lower tax bill or a better return.

Redirect new contributions

Instead of selling immediately, direct dividends, payroll deferrals or new savings to underweighted assets. This avoids realizing a gain on the shares that remain in the account, but it may take a long time to reduce a very large position. It can also fail to address concentration created through an employer plan or additional stock compensation.

Rebalance with a rule you can maintain

Investor.gov describes two common approaches: reviewing on a calendar and reviewing when an allocation moves beyond a threshold. Calendar reviews might occur annually or at another interval you can follow; threshold reviews trigger action only after a holding or category moves outside the range you set. The SEC also notes that rebalancing tends to work best relatively infrequently.

Choose one method, document the trigger and record the action. A practical policy states:

A step-by-step implementation checklist

  1. Inventory assets: Export current values for taxable accounts, retirement plans, employer stock and known fund holdings.
  2. Calculate exposure: Compute the direct stock weight and add identifiable indirect company and sector exposure.
  3. Write the objective: Note each account’s purpose, time horizon and ability to absorb losses.
  4. Set a range: Choose a target and review band based on that objective; do not copy a universal percentage.
  5. Audit funds: Read holdings, prospectuses and shareholder reports for overlap, fees, turnover and distributions.
  6. Collect tax lots: Verify basis, dates and share identification instructions with the broker.
  7. Compare actions: Model a partial sale, a phased plan and new-contribution redirection, including costs and the possibility that the stock price changes before completion.
  8. Place orders carefully: Confirm ticker, order type, quantity, lot selection and destination for proceeds before submitting.
  9. Save records: Keep confirmations, basis reports and the written allocation policy.
  10. Review later: Recalculate exposure at the interval you selected rather than reacting to every daily price move.

Illustrative example (not a recommended allocation)

Assume an investor has $200,000 of investable assets, including $120,000 of one company’s shares, $50,000 in a broad equity fund and $30,000 in a bond fund. The direct stock weight is 60% ($120,000 ÷ $200,000). If the broad fund owns 2% of that company, it adds another $1,000 of indirect exposure, making identifiable company exposure $121,000 before considering other accounts.

The investor might compare three actions: sell a portion and place proceeds into underweighted categories, sell in several lots over a documented schedule, or leave the shares untouched while directing new savings elsewhere. Each choice has a different exposure path, tax-lot selection and transaction-cost profile. The example demonstrates the calculation; it does not establish that 60%, 40% or any other percentage is acceptable.

Common mistakes and how to correct them

Assuming several funds equal diversification

Problem: Funds overlap in the same companies or sector.

Correction: Compare top holdings and sector weights across funds before adding another position.

Choosing a sector fund as the default solution

Problem: The new fund increases the same industry risk as the original stock.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: Check the fund’s mandate and determine whether it fills an actual gap in your asset allocation.

Selling without confirming lots

Problem: The broker’s default method may select older shares or FIFO lots that produce a different gain than expected.

Correction: Submit specific-lot instructions when permitted and retain the confirmation.

Ignoring distributions

Problem: A fund can distribute a capital gain even when you did not sell fund shares.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: Read distribution notices and include taxable distributions in the account’s cash-flow and tax review.

Rebalancing too often

Problem: Frequent trades can increase costs, taxes and the temptation to time the market.

Correction: Use a calendar or threshold rule and review it at a deliberately infrequent interval.

Treating an employer stock plan separately

Problem: Salary, benefits and investments can all depend on one company or industry.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: Include known employer exposure in the risk discussion, even when the shares sit in another account.

When individualized advice is worthwhile

Consider a qualified tax or financial professional when the position is large relative to your finances, the shares came from compensation, basis records are incomplete, several account types are involved or a sale could affect a major life goal. Bring statements, lot records, fund documents and your written objectives. Ask the professional to distinguish federal tax treatment from state rules and to show the assumptions behind any proposed transaction sequence.

Professional input does not replace the allocation decision. You still need to understand what will be sold, which risks will remain, what costs will be incurred and how the resulting portfolio supports the goal.

Questions to answer before placing an order

  • What percentage of investable assets is the company after including known fund and employer exposure?
  • Which goal and time horizon does this account serve?
  • Which funds already own the company or its sector?
  • What are the basis, acquisition dates and available tax lots?
  • Could the chosen fund distribute a capital gain in this taxable account?
  • What costs, spreads and taxes would each action create?
  • What rule will determine the next review?
