How to Determine Whether Business Profits Were Diverted Before They Accrued for Tax Purposes

Short answer: Determine the recipient’s tax capacity, the business’s accounting method, when the money or other benefit became available, and what the transaction actually was. For a cash-method taxpayer, income generally is taxable when received or constructively received—credited, set aside, or made available without substantial restrictions. For an accrual-method taxpayer, the applicable accrual rules determine when the item must be included. If a shareholder takes corporate value informally, the absence of a formal dividend, check, or bookkeeping entry does not prevent the payment from being treated as a distribution. The Supreme Court has said that economic substance, not paperwork or labels, controls.

This is a U.S. federal income-tax framework, not individualized legal or tax advice. State rules, entity elections, accounting methods, and the precise facts can change the result.

What “diverted before they accrued” means

People use “diverted profits” to describe money that should have belonged to a business but was routed to an owner, employee, related party, intermediary, or third party before the business recorded it as revenue. The phrase can involve several different tax questions:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Did the business earn income under its accounting method?
  • Did an individual actually or constructively receive the amount?
  • Was the transfer a dividend, compensation, loan, reimbursement, return of capital, or something else?
  • Did the corporation have earnings and profits, and what was the shareholder’s stock basis?
  • Is the issue a civil reporting dispute, or are there facts that could support criminal tax charges?

Those questions must be answered in sequence. A payment can be taxable even when it never passed through the company’s bank account or general ledger, but the tax character and timing depend on who received the value and in what capacity.

Start with the taxpayer and the accounting method

Identify who is being taxed

First identify the person or entity whose return is under examination. Then identify the recipient’s relationship to the business. The same dollars can be characterized differently if received by a shareholder, employee, lender, contractor, agent, or unrelated vendor. A shareholder who takes company funds may have dividend or return-of-capital income; an employee may have wages; a lender may have repayment of principal or interest; and an agent may have received money only for the principal.

Do not assume that the person who physically held the money was the person who earned the income. Trace the legal entitlement, control, and benefit. A related company, family member, bookkeeper, or nominee may have received the payment on someone else’s behalf.

Determine whether the relevant taxpayer uses cash or accrual accounting

Section 451 generally includes gross income in the taxable year received unless the taxpayer’s accounting method requires inclusion in another period. That makes the accounting method the first timing checkpoint.

Accounting method Primary timing question What to examine
Cash method Was the income actually or constructively received? Physical receipt, deposits, credits, set-asides, unrestricted access, and any substantial restrictions
Accrual method When did the applicable accrual rules require inclusion? When the right to income arose, when performance and payment conditions were met, and any financial-statement-related timing rule that applies

Cash-method constructive receipt and accrual-method inclusion are not interchangeable doctrines. A conclusion that money was available to a cash-method taxpayer does not by itself answer when an accrual-method business must recognize the item.

For cash-method taxpayers, test actual and constructive receipt

Actual receipt

Actual receipt is the straightforward case: the taxpayer obtains the cash, property, or other income and can use it. Bank deposits, cashed checks, transferred property, paid personal expenses, and debt relief can all represent an economic benefit. The form of the benefit does not determine its tax character, but it can establish when value reached the taxpayer.

Constructive receipt

Under 26 C.F.R. §1.451-2, income is constructively received when it is credited to the taxpayer’s account, set apart for the taxpayer, or otherwise made available so the taxpayer may draw on it. The taxpayer does not have to physically cash a check. The rule does not apply when substantial limitations or restrictions prevent control over the income.

For a corporate shareholder, a dividend is constructively received when it is unconditionally made subject to the shareholder’s demand. The practical question is whether the shareholder could obtain the money without a meaningful barrier, not whether the corporation used the word “dividend” or entered the payment in its books.

Availability and restriction checklist

  • Credited: Was the amount posted to an account the taxpayer controlled, even if it remained in a business or intermediary account?
  • Set apart: Was cash, property, or a segregated fund earmarked for the taxpayer?
  • Ability to draw: Could the taxpayer demand payment, withdraw the funds, direct a transfer, or use the property?
  • Substantial restriction: Was access blocked by a genuine legal, contractual, regulatory, or practical limitation?
  • Control in fact: Did the taxpayer have authority over the bank account, payment processor, corporate checkbook, or person holding the funds?

A temporary decision to leave money in an account generally does not defer income when the taxpayer already had unrestricted control. By contrast, a bona fide restriction that prevents access can matter. The restriction must be real rather than a paper arrangement created after the fact.

For accrual-method taxpayers, locate the inclusion point

An accrual-method business generally recognizes income under the applicable accrual rules rather than waiting for cash to arrive. The analysis asks when the taxpayer had to take the item into account under those rules, including any statutory financial-statement timing provision that applies to the taxpayer and item.

That inquiry is item-specific. Review the contract, delivery or performance records, billing terms, contingencies, return rights, collectability, and the taxpayer’s consistent accounting practice. A diversion may affect who received the economic benefit, but it does not automatically change the corporation’s required recognition period. Conversely, an amount that has not yet become income under the accrual rules cannot be transformed into accrued income merely because an owner moved cash out of a bank account.

Trace the economic benefit before classifying it

Build a transaction map from the customer or other source of value to the ultimate beneficiary. Include direct and indirect transfers:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Customer payments deposited into an owner’s personal account.
  • Corporate checks used to pay an owner’s mortgage, credit card, taxes, travel, or other personal expenses.
  • Property, inventory, equipment, or services transferred for less than fair value.
  • Debt discharged for an owner or related person.
  • Cash routed through a nominee, family member, affiliate, payment processor, or employee.
  • Amounts described as “loans,” “reimbursements,” “advances,” or “draws” without supporting terms or repayment behavior.

For each transfer, record the date, source, recipient, amount or fair value, purpose, account used, authorization, and any repayment. The person who benefited may owe tax even when the business never recorded a receivable or distribution.

Apply economic substance, not labels

In Boulware v. United States (2008), the Supreme Court explained that “economic substance remains the touchstone for characterizing funds that a shareholder diverts before they can be recorded on a corporation’s books.” The Court also emphasized that tax classifications such as “dividend” and “return of capital” turn on objective economic realities rather than the form the parties selected.

Accordingly, a formal board resolution, dividend notation, invoice, loan agreement, or journal entry is evidence, but none is automatically decisive. The court or tax authority will examine what the transaction accomplished. An informal receipt of corporate property can be as effective as a formal dividend, and a distribution to a shareholder in that capacity can be subject to section 301 even when it was not formally declared.

Questions that reveal substance

  • Did the corporation receive equivalent value in return?
  • Was there a commercially realistic obligation to repay?
  • Were interest, maturity, collateral, and repayment schedules documented and followed?
  • Did the recipient have a business purpose for the payment?
  • Were similar payments made to other owners or employees under consistent policies?
  • Did the corporation remain adequately capitalized after the transfer?
  • Were the funds used personally, or did they remain dedicated to the company’s operations?
  • Were entries, invoices, resolutions, and tax reporting created contemporaneously?

Compare the possible tax characterizations

Classification should follow the facts. The following framework helps distinguish common possibilities; a single series of payments may contain more than one category.

Dividend or other shareholder distribution Value transferred because the recipient owns shares; no equivalent services or bona fide debt repayment Corporate earnings and profits, section 301 ordering, shareholder reporting
Compensation Payment tied to services, employment, or a bonus arrangement Reasonableness, payroll reporting, withholding, and employment taxes
Loan Written terms, stated interest, maturity, collateral, ability and history of repayment Whether a genuine debtor-creditor relationship existed and whether interest was reported
Reimbursement or business expense Recipient paid a company expense and has receipts or an accountable-plan record Business purpose, substantiation, and whether the company received the benefit
Return of capital Shareholder distribution made when earnings and profits do not support dividend treatment, limited by stock basis Basis reduction and possible capital gain above basis
Payment to an agent or nominee Recipient held funds for the business or another owner and lacked beneficial control Agency agreement, segregation, instructions, and ultimate beneficiary

Labels such as “owner draw” or “advance” do not settle the issue. They must match the documents, conduct, and economic result.

Calculate earnings and profits and stock basis

Earnings and profits determine the dividend portion

For a corporate distribution to a shareholder, determine current and accumulated earnings and profits. Under the section 301 and section 316 framework described in Boulware, the portion covered by earnings and profits is treated as a dividend and included in gross income.

The calculation is corporate, not simply the amount shown as book profit or cash in the bank. Reconcile tax adjustments, prior distributions, and the corporation’s earnings-and-profits history. A corporation can have cash without equivalent earnings and profits, or earnings and profits without enough cash to make an easy distribution.

Basis determines what happens to the nondividend portion

After the dividend portion is identified, a nondividend distribution generally reduces the shareholder’s stock basis, but only to the extent of that basis. The amount exceeding basis becomes taxable capital gain. Basis is therefore essential even when the payment is clearly not a dividend.

Distribution layer Tax result
Amount covered by current or accumulated earnings and profits Dividend income
Remaining amount up to the shareholder’s stock basis Generally a nontaxable return of capital, with basis reduced
Amount exceeding remaining stock basis Generally capital gain

Example: A shareholder receives $120,000. The corporation has $70,000 of relevant earnings and profits, and the shareholder has $30,000 of stock basis. The first $70,000 is dividend income. The next $30,000 reduces basis as a return of capital. The remaining $20,000 exceeds basis and is generally capital gain. The example assumes no other rule changes the section 301 ordering and does not determine the shareholder’s holding period or gain rate.

When reconstructing basis, gather the original investment, additional contributions, prior distributions, pass-through adjustments where relevant, and any stock transactions. Do not use a financial statement equity balance as a substitute for tax basis.

Use a disciplined step-by-step determination

  1. Identify the taxpayer and capacity. State whether the recipient acted as shareholder, employee, lender, contractor, agent, or another participant.
  2. Confirm the accounting method. Apply cash-method actual or constructive receipt rules separately from accrual-method timing rules.
  3. Establish the source and date. Trace the customer payment, property, service, debt relief, or expense payment and identify when the economic benefit moved.
  4. Test availability and control. For a cash-method question, determine whether the amount was credited, set apart, or available without substantial restrictions.
  5. Analyze substance. Decide whether the transfer functioned as a distribution, compensation, loan, reimbursement, return of capital, agency payment, or another transaction.
  6. Compute earnings and profits. Determine current and accumulated earnings and profits before labeling a shareholder distribution a dividend.
  7. Compute stock basis. Apply the section 301 ordering to the nondividend portion and identify any capital gain above basis.
  8. Review reporting consequences. Check income reporting, information returns, payroll withholding, interest, penalties, and amended-return needs.
  9. Separate civil from criminal analysis. A disagreement over characterization or timing is not the same as tax evasion.
  10. Preserve evidence. Keep the records that show who controlled the funds, what the transfer was intended to accomplish, and whether the parties followed their stated terms.

Documents that can establish what happened

Preserve records in their original form and maintain a transaction-by-transaction schedule. Useful evidence includes:

  • Business and personal bank statements, cancelled checks, deposit records, payment-processor reports, and wire confirmations.
  • Customer invoices, contracts, purchase orders, delivery records, and correspondence about payment.
  • General ledgers, trial balances, journals, account reconciliations, and tax workpapers.
  • Board or shareholder resolutions, distribution records, payroll registers, Forms W-2 or 1099, and reimbursement reports.
  • Loan agreements, promissory notes, interest calculations, collateral records, repayment history, and collection communications.
  • Related-party agreements, agency instructions, ownership records, and evidence that funds were segregated or restricted.
  • Emails, text messages, and other communications showing who authorized the payment and why.

Missing bookkeeping does not prove that no income or distribution occurred. It does, however, make reconstruction harder and can undermine a claimed loan, reimbursement, or restriction.

Civil tax exposure versus criminal exposure

A civil examination may reclassify a payment, increase income, assess additional tax, and impose interest or penalties. The government can reach that conclusion from objective economic evidence even when there was no formal dividend declaration.

Criminal tax evasion requires more. Boulware explains that the government must prove a tax deficiency, and willfulness is a separate element. An incorrect label, incomplete ledger, or disputed accounting position does not by itself establish criminal liability. Facts suggesting intentional concealment, fabricated documents, secret accounts, or materially false returns warrant prompt advice from qualified tax counsel because civil and criminal strategies can conflict.

When professional reconstruction is warranted

A tax controversy attorney or forensic tax accountant can reconstruct the transaction and test competing classifications when records are incomplete, several entities are involved, or earnings and profits and basis are disputed. Professional help is particularly important when:

  • Corporate and personal accounts were mixed.
  • Payments were routed through relatives, affiliates, or nominees.
  • Large “loans” lack repayment terms or were later forgiven.
  • The corporation’s earnings-and-profits history or shareholder basis is uncertain.
  • Payroll, information-return, or withholding obligations may have been missed.
  • An audit notice, summons, proposed adjustment, or criminal inquiry has been received.

Provide counsel with a complete chronology rather than only favorable documents. The timing of entries, the parties’ conduct, and the flow of funds can matter as much as the written label.

A practical decision tree

  1. Was there a business-related economic benefit? If no, the payment may not be a diversion of business profits. If yes, continue.
  2. Who benefited and in what capacity? Classify the recipient before deciding whether the amount is shareholder income, compensation, debt repayment, or an agency receipt.
  3. What accounting method applies? Use constructive receipt for a cash-method timing question; use the applicable accrual rules for an accrual-method question.
  4. Was the amount available without substantial restriction? If yes, constructive receipt may establish timing for a cash-method taxpayer. If no, document the restriction and its duration.
  5. What did the transfer accomplish economically? Match the facts to distribution, compensation, loan, reimbursement, return of capital, or another category.
  6. If it was a shareholder distribution, what are earnings and profits and basis? Apply dividend, return-of-capital, and capital-gain ordering.
  7. Are there indications of intentional concealment? If so, obtain tax counsel promptly and treat potential criminal exposure as a separate issue.

The central test is whether the taxpayer obtained an economic benefit and control, when the applicable timing rules required recognition, and what the transaction objectively was. Formal bookkeeping can help prove the facts, but it cannot by itself prevent a transfer from being taxed as a shareholder distribution or another form of income.
