First identify the country whose tax rules govern the transaction. The correction process below is based on UK HM Revenue & Customs (HMRC) rules for VAT invoices. The UK does not call this tax GST, and the procedure should not be copied to Australia, New Zealand, Singapore, India or another GST jurisdiction without checking that authority’s rules.

Then establish whether you issued or received the settlement invoice, whether the error is an incorrect VAT amount/rate/liability or a change in the underlying consideration, and whether the VAT return has already been filed. In the UK, an issuer normally corrects an overcharge with a credit note, uses a supplementary invoice for an undercharge, and records the adjustment in the accounting period in which the correction is made. A recipient should obtain corrected documentation before changing an input-tax claim.

Why “settlement invoice” needs clarification

“Settlement invoice” is not a single, universal tax document. It can mean an ordinary invoice issued to settle a sale, a statement under a contract, or a document used by a specialised market such as energy trading. The document’s contractual role can determine who is allowed to issue it, what must be shown and how a replacement or credit is processed.

Tax treatment is a separate question. Before changing any figures, write down:

  • the country and tax regime governing the supply;
  • whether you are the supplier that issued the document or the customer that received it;
  • the original invoice number and date;
  • the VAT/GST treatment that was shown and the treatment that should have been shown;
  • whether the taxable consideration itself changed, or only the tax treatment was wrong;
  • whether the relevant VAT/GST return has already been submitted; and
  • whether a market rule or contract prescribes a particular settlement-document process.

If the transaction is not governed by UK VAT, pause here and use the relevant tax authority’s correction rules. The UK steps in this article are not a general GST procedure.

Quick decision guide for a UK VAT invoice

Your position Error Document or action Who accounts for the tax Return timing
You issued the invoice More VAT shown than properly due Correct with the customer, normally by issuing a credit note that identifies the original invoice and both VAT amounts You remain accountable for the higher amount shown unless the error is corrected with the customer Record the correction in the period in which it is made
You issued the invoice Less VAT shown than properly due Issue a supplementary invoice, or otherwise charge the correct amount, with a clear reference to the original You must account for the correct VAT even if the customer does not pay the shortfall Record the correction in the period in which it is made
You received the invoice VAT amount or treatment is wrong Ask the supplier for a replacement invoice or credit note and any supplementary invoice needed Do not change your input-tax treatment without relevant corrected documentation If your return is due before the correction arrives, follow HMRC’s timing rule for the amount shown on the invoice
Either party The VAT return was already filed Correct the document and separately assess the return error under HMRC’s VAT-error process The party that made the return error follows the applicable correction or notification route Check the current limits and notification requirements for the accounting period
Either party The consideration changed Use the rules for a change in supply value, not merely the rules for a miscalculated VAT amount Depends on the underlying supply and the document issued Apply the period and documentation rules for that adjustment

Classify the mistake before choosing a document

VAT charged when none was due

This is different from charging the wrong percentage on an otherwise taxable supply. HMRC treats VAT charged when no VAT was due as an error to be corrected under its error-correction and claims rules. Do not assume that labelling a document “credit note” automatically removes the liability.

Wrong rate, wrong calculation or simple overstatement

If the taxable value has not changed but the VAT rate or calculation is wrong, the correction concerns the tax amount. HMRC’s manual says these cases are not, by themselves, Regulation 38 changes in consideration. They are handled through the relevant error-correction or claim process.

Actual change in consideration

A rebate, cancellation, price reduction or other agreed change to the value of the supply can require a document that evidences the decrease in consideration. That is conceptually different from discovering that the original VAT arithmetic was wrong. Identify the commercial event and its date before preparing the adjustment.

Settlement-market or contract-specific error

If “settlement invoice” refers to a market procedure, read the contract or market rule alongside HMRC guidance. A market may prescribe who issues a settlement statement, a deadline for disputing it, or a particular replacement sequence. Meeting that procedure does not replace the tax authority’s requirements for a VAT invoice or return.

If you issued the settlement invoice

1. Overcharged VAT

Under HMRC’s VAT guidance, an issued invoice showing more VAT than properly due leaves the issuer accountable for the higher amount unless the error is corrected with the customer. The practical correction is usually a credit note issued to the customer, followed by the corresponding accounting entry.

Do not simply delete the invoice from your ledger or send an unexplained refund. The customer needs documentary evidence of what was wrong and what the corrected VAT amount is. Keep the original invoice in the audit trail and link the credit note to it.

2. Undercharged VAT

When the invoice shows less VAT than properly due, you must account for the correct VAT whether or not you recover the difference from the customer. A supplementary invoice is one way to charge the shortfall. It should clearly identify the original transaction so that both parties can reconcile the documents.

The decision to pursue the customer for the shortfall is commercial; it does not change the amount of VAT you are required to account for. If the contract prevents recovery, record that decision separately from the tax correction.

3. What the correction document must show

For a credit note or supplementary invoice correcting an invoice error, HMRC says the document should refer to the original invoice number and date and clearly show both the incorrect and correct VAT amounts. Include enough description of the supply for the customer to connect the adjustment to the original settlement.

  • State that the document corrects the identified invoice.
  • Quote the original invoice number and date exactly.
  • Show the amount originally treated as VAT and the amount that is correct.
  • Show the resulting net, VAT and gross figures after correction.
  • State the reason in plain language, such as “VAT charged at the wrong rate” or “VAT charged although the supply was outside the scope.”
  • Use the same customer and supplier details as the original, correcting any separate identity error at the same time.

4. Conditions for a valid credit note

HMRC says a valid credit note should be issued to the customer, correct a genuine mistake or overcharge, reflect an agreed reduction in the value of the supply where that is the reason for the adjustment, give value to the customer, not be issued merely because of a bad debt, and be issued in good faith. The label alone is not decisive: the underlying supply and reason for issue determine the legal treatment.

5. Post the adjustment correctly

HMRC’s instruction is that a correction made with the customer should work through the issuer’s accounting system. Post the credit note or supplementary invoice using the correct VAT code, retain the link to the original document and include the resulting change in output tax for the period in which the error was corrected.

“If you correct an error in the amount of VAT chargeable with your customer (for example, by issuing a credit note or supplementary invoice to the customer), the correction should be allowed to work through your accounting system.” — HMRC, VAT Notice 700

Do not backdate the accounting entry merely to make the figures appear in the period of the original invoice. The document date, tax point and the period in which the correction is recognised must be considered under the applicable VAT rules.

If you received the settlement invoice

1. Ask the supplier for corrected evidence

Contact the supplier promptly and specify the original invoice number, date, amount, VAT treatment shown and the treatment you believe is correct. Request the document needed for the correction: a replacement invoice, a credit note, a supplementary invoice or a combination. Keep your request and the supplier’s response with the accounting record.

2. Do not unilaterally rewrite the supplier’s VAT

Your bookkeeping system can flag the discrepancy, but it does not replace the supplier’s correction document. A credit note is documentary evidence of an amendment or decrease in consideration; its existence does not, by itself, establish that the supply was exempt, zero-rated, outside scope or subject to another rate.

3. If your VAT return is due before the correction arrives

HMRC says that where the return deadline arrives before corrected documentation is available, you should submit the return accounting for the amount shown on the invoice and not adjust the VAT. Make the later adjustment only when you hold relevant evidence, such as a credit note or replacement invoice, and the adjustment falls within HMRC’s error-correction limits.

This timing rule concerns the evidence available when the return is prepared. It does not prevent you from continuing to pursue the supplier for a corrected document or from correcting a later return when the documentation is received.

If the VAT return has already been filed

Correcting the invoice and correcting a submitted return are related but distinct tasks. First obtain or issue the proper document. Then determine whether the filed return contains an error and how that error must be reported.

HMRC Notice 700/45 sets out a separate process for VAT errors on returns already sent. The notice contains limits and notification requirements that can depend on the accounting period and the size and nature of the error. Check the current version before choosing between an adjustment on a later return and a separate notification.

“If you do not correct errors, you could be liable to a penalty and interest.” — HMRC, VAT Notice 700/45

Prepare a reconciliation showing the original invoice, the correction document, the VAT difference, the return on which the original amount was reported and the return or notification on which the correction will be made. If the error is outside the permitted adjustment route, obtain professional advice before submitting a voluntary disclosure.

Worked examples

Example: VAT overcharged on a taxable supply

A supplier issues a settlement invoice for a taxable value of £1,000 but calculates VAT at a rate that produces £250 instead of the correct £200. The supplier issues a credit note for the £50 excess, references the original invoice number and date, shows £250 as the incorrect VAT and £200 as the correct VAT, and posts the £50 output-tax reduction in the period of correction. The customer retains the credit note with the original invoice and changes its input-tax record when the documentation is received.

Example: VAT undercharged

A supplier’s calculation shows £150 VAT when £200 is properly due on the same taxable value. The supplier issues a supplementary invoice for the £50 shortfall and accounts for the correct £200. If the customer disputes paying the extra £50 under the contract, that commercial dispute does not reduce the supplier’s VAT obligation.

Example: no VAT was due

An invoice treats a supply as standard-rated even though the supply should not have had VAT charged. The issuer should not assume that a Regulation 38 adjustment is the route simply because a credit note is being issued. The issuer and customer should document the correct liability and follow HMRC’s error-correction and claims rules for the resulting VAT difference.

Document and control checklist

  1. Confirm that UK VAT, rather than another country’s GST or VAT system, governs the supply.
  2. Confirm whether you issued or received the settlement invoice.
  3. Preserve the original invoice and identify its number, date, net value, VAT value and gross total.
  4. Classify the problem as VAT charged when none was due, wrong rate, wrong calculation, simple overstatement/understatement, or a genuine change in consideration.
  5. Check the contract or market procedure if “settlement invoice” has a specialised meaning.
  6. Issue or request the appropriate correction document.
  7. Ensure the document states the original and corrected VAT amounts and references the original invoice.
  8. Post the adjustment through the accounting system rather than overwriting the original entry.
  9. Check whether the relevant return has been filed and apply the current HMRC return-error limits and notification rules.
  10. Retain the invoice, correction document, correspondence, calculation and return reconciliation together.

Common failure modes and fixes

Calling every adjustment a credit note

A credit note can correct an invoice, evidence a reduction in consideration or serve another commercial purpose. Its title does not decide the tax treatment. State the factual reason for the adjustment and apply the rule for that reason.

Changing the return before obtaining evidence

A recipient should not reduce input tax solely because an invoice looks wrong. Request the supplier’s replacement or credit note and follow HMRC’s timing instruction if the return deadline arrives first.

Removing the original invoice

Deleting the original destroys the audit trail. Keep it, cross-reference the correction and preserve the calculation that explains the difference.

Ignoring a small difference

Even a modest VAT error can leave the issuer accountable for the amount shown or create an incorrect return. HMRC warns that uncorrected return errors can lead to penalties and interest.

Confusing tax correction with a price renegotiation

A wrong VAT rate on an unchanged taxable value is not the same event as an agreed reduction in the price. Record the commercial decision and the tax correction separately where both occurred.

When to obtain specialist advice

Ask a UK VAT adviser or HMRC for guidance before correcting the document if the supply may be exempt or outside the scope, the customer is in another jurisdiction, the invoice was issued under a self-billing or marketplace arrangement, the settlement process is governed by a regulated market, several accounting periods are affected, or the error may exceed the current limits for correction on a later return.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For a non-UK GST transaction, use the tax authority and invoicing rules of the country that governs the supply. Rates, correction-document requirements, input-tax evidence and return-error limits differ materially between jurisdictions.
