How to compare small-cap mutual funds using rolling returns and downside risk

The sound way to compare small-cap mutual funds is to examine the full distribution of like-for-like, distribution-reinvested returns—not one trailing-period winner. Use the same share class, dates, frequency, and benchmark for every fund, then weigh median and lower-tail rolling returns against downside deviation, maximum drawdown, recovery time, fees, sales charges, and access to the class you can actually buy.

Rolling returns describe how results changed as the measurement window moved through history. Downside measures show how severely and how often a fund fell relative to a stated target. Neither establishes what a fund will earn next: the U.S. Securities and Exchange Commission says that past performance does not predict future returns.

What a useful small-cap fund comparison should answer

A comparison is useful only if it answers four separate questions:

What’s actually slowing this PC down?

  • How did each fund perform across many possible start and end dates?
  • How bad were the below-target outcomes and peak-to-trough losses?
  • Did the fund add value relative to a suitable small-cap benchmark and a broad-market reference?
  • What would an investor in the available share class actually have kept after expenses and sales charges?

These questions are related but not interchangeable. A fund can have a high typical rolling return and an exceptionally poor lower tail. Another can have smaller drawdowns because of a different style, cash position, or benchmark exposure rather than a repeatable advantage. The metrics help organize evidence; they do not create a universal best fund.

1. Build a genuinely comparable fund set

Read the current prospectus first

Start with each fund’s current prospectus and summary prospectus. Confirm its stated small-cap universe, growth or value orientation, investment approach, benchmark, diversification language, and principal risks. Two funds carrying a small-cap label may own different types of companies, use different market-cap definitions, or follow materially different processes. The SEC explains the standard performance presentation and prospectus disclosures in its mutual-fund guide: Investor Bulletin: Mutual Fund Investing.

Match the share class an investor can use

Institutional, retirement-plan, adviser, and retail classes can have different expense ratios, sales charges, minimums, and eligibility rules. Compare the class available in the investor’s account, not an institutional class that cannot be purchased. A return advantage that disappears after class-specific costs is not an investor advantage.

Record the comparison universe

  • Fund name and ticker for the exact class.
  • Strategy description and market-cap definition.
  • Benchmark named by the fund and any more directly relevant small-cap index.
  • Prospectus date and data end date.
  • Expense ratio, purchase or redemption charges, and eligibility requirements.

Keep the set stable during the analysis. If a fund changed manager, strategy, benchmark, or share class during the sample, flag the date rather than treating the entire history as one uninterrupted process.

2. Prepare a like-for-like return series

Use total returns with distributions reinvested

For each fund, use total returns that reinvest dividends and capital-gain distributions. Price-only returns omit cash paid to shareholders and can make a distributing fund look artificially weak. Use the same return convention for every fund and state whether figures are before or after sales charges.

Keep dates and frequency identical

Choose one observation frequency—monthly is practical for a long comparison—and use identical start and end dates. Record the data end date prominently. If one series ends on a different day or uses a different valuation convention, its rolling windows are not directly comparable.

Show investor results separately from fund-level results

A fund’s published total return may exclude the investor’s front-end sales charge, contingent deferred charge, or account-level transaction cost. For an investor comparison, apply the relevant charge to the class being considered and retain the fund-level series as a separate analytical view. Expenses reduce returns over time, so a small annual difference can compound into a material outcome.

Annualize consistently

For a window lasting Y years, calculate annualized return as (ending value / starting value)^(1/Y) - 1. Do not compare a one-year cumulative number with a three- or five-year annualized number. Label every result as cumulative or annualized.

3. Calculate rolling one-, three-, and five-year returns

Choose the horizons before looking for winners. One-, three-, and five-year windows are useful editorial choices when the history supports them; they are not a regulator-mandated set. With monthly observations, move the start date forward one month at a time while keeping the window length fixed.

  1. Set the first and last dates for the complete data set.
  2. For each horizon, pair every eligible start month with the observation exactly one, three, or five years later.
  3. Compute the annualized total return for each pair using the same distribution and fee convention.
  4. Store the endpoint of every window so readers can see which market periods produced the result.
  5. Repeat the identical windows for each fund and each benchmark.

Monthly rolling observations overlap. A 36-month window ending in June shares 35 months with the window ending in July, so those observations are not independent samples. Rolling analysis is still informative, but the apparent number of observations must not be mistaken for an equal number of unrelated experiments.

4. Summarize the entire rolling-return distribution

An average alone hides the experience of an investor who started at a different time. Report a compact distribution for every horizon.

Statistic What it tells you How to use it
Median annualized rolling return The middle historical outcome across all eligible windows Use as a typical result, not a forecast
Lower percentile How weak the bad-but-not-worst portion of the history was Compare downside resilience across the same horizon
Upper percentile How strong favorable periods became Shows upside potential without treating it as expected
Share of windows below zero How often the selected horizon lost money historically Useful for investors who need a positive result over a defined period
Worst observed window The most damaging start-to-end outcome in the sample Pair with its dates and drawdown analysis
Number of windows and endpoint The amount of history analyzed and its freshness State the observation frequency and data end date

Percentiles are meaningful only when the same calculation convention, dates, and frequency are used for every fund. Different start dates and window lengths naturally produce different outcomes, so avoid presenting one percentile as a permanent risk boundary.

5. Measure downside risk with a stated target

Downside deviation

Downside deviation measures dispersion below a minimum acceptable return, or MAR. State the MAR explicitly—for example, zero or a specified annual target—and state whether returns are monthly, quarterly, or another frequency. A generic monthly convention is to calculate each period’s shortfall below the periodic MAR, square the shortfalls, average them over the selected observations, and take the square root. If the MAR is annual, convert it consistently to the observation frequency rather than mixing annual and monthly thresholds.

Two downside-deviation figures are not comparable when one fund uses a zero MAR and another uses a positive target, or when one uses monthly returns and the other uses daily returns. Keep horizon, frequency, return series, and MAR identical.

Sortino ratio

The Sortino ratio relates return above the MAR to downside deviation. It can be written as (annualized return - MAR) / annualized downside deviation when both components use the same annualization convention. A higher ratio indicates more excess return per unit of downside variation in the selected sample, but only under matched assumptions. The CFA Institute’s explanation of the ratio is available at The Sortino Ratio.

Do not rank Sortino ratios calculated with different targets, frequencies, horizons, or fee treatments. A ratio can also look unusually high when a sample contains few below-target observations, so read it beside the full rolling-return distribution.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

6. Add maximum drawdown and recovery time

Maximum drawdown

Maximum drawdown is the largest decline from a prior peak to a subsequent trough in the selected cumulative return series. Build a wealth index from the same reinvested total-return data, track each new high, and calculate the percentage fall from that high. Report the sample dates, observation frequency, and whether fees or sales charges are included.

Drawdown duration

Duration adds time to the loss measurement. Record how long the series took to move from its peak to its trough and, separately, how long it took to recover to the prior peak. Two funds can have similar maximum drawdowns but very different recovery experiences.

Daily data can capture sharper peaks and troughs; monthly data can miss movements that occur and reverse within a month. State the choice rather than presenting a monthly maximum as the maximum loss that could have occurred. Historical drawdowns describe observed experience, not a ceiling on future losses. CFA Institute discusses maximum drawdown, duration, assumptions, and limitations in its portfolio-performance material: Portfolio Performance Evaluation.

7. Use two benchmarks for two different questions

Strategy-relative benchmark

Use a small-cap benchmark with investment characteristics that resemble the fund’s opportunity set to judge whether the strategy added value relative to its intended market. A growth-oriented small-cap fund should not be judged only against a broad all-market index.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Broad-market context

Show a broad-market index separately to explain how small caps performed relative to the overall equity market. Index returns generally do not include a mutual fund’s fees, expenses, sales charges, or taxes. Label that distinction in every table and chart.

The SEC’s prospectus guidance describes broad-based index comparisons, and a filed small-cap fund example presents both a broad-market measure and a more directly relevant small-cap index: Nationwide Small Cap Index Fund summary prospectus, March 2, 2026.

8. A filed example of why class and benchmark matching matter

The following figures are from that fund’s summary prospectus for periods ended December 31, 2025. They illustrate the effect of comparing different share classes and a benchmark; they are not typical small-cap results, a ranking, or a forecast.

Annualized period Class A before-tax return Class R6 before-tax return Russell 2000 Index return
One year 5.75% 12.72% 12.81%
Five years 4.25% 5.93% 6.09%
Ten years 8.41% 9.51% 9.62%

The table does not make Class R6 universally preferable or establish that the gap will persist. It shows why a comparison must identify the exact class and why a benchmark’s fee-free index return should not be treated as the investor’s net result. The same filing also lists a Russell 3000 comparison, reinforcing the value of showing both a relevant small-cap reference and broad-market context.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

9. Inspect costs, eligibility, and risk disclosures

Expense ratio

Record the net or gross expense ratio exactly as disclosed and note whether a waiver is temporary. A lower ratio improves the return an investor keeps, but it should be evaluated alongside the fund’s strategy and downside behavior.

Sales charges

Capture front-end charges, deferred charges, and any breakpoints that apply to the investor’s purchase amount. A published before-tax return may not include those costs. Present the charge and the period over which it affects the investor rather than burying it in a footnote.

Class access

Check minimum investments, retirement-plan availability, adviser or institutional restrictions, and whether the quoted class is open to new investors. Comparing an inaccessible class can produce a paper advantage that the reader cannot obtain.

Principal risks

Small-cap holdings can experience substantial volatility and loss. Read the prospectus risk section for liquidity, concentration, sector, valuation, and market risks that could help explain a fund’s lower-tail results. Investor.gov’s mutual-fund overview covers fees, risks, and the warning that historical performance is not predictive: Investor.gov: Mutual Funds.

10. Interpret the metrics together

If you see… Investigate… What not to conclude
High median rolling return with a very weak lower percentile Whether upside came with severe loss periods, concentration, or style exposure That the median is a dependable forecast
Lower downside deviation and smaller drawdown Cash levels, sector mix, benchmark fit, and whether the sample included the same market shocks That the manager has permanent downside skill
Strong return versus a broad index but weak return versus a small-cap benchmark Whether the fund simply benefited from the market-cap cycle That broad-market outperformance proves strategy value
Higher Sortino ratio MAR, frequency, annualization, and the number of below-target observations That ratios calculated under different conventions are rankable
Large difference between share classes Expense ratios, sales charges, eligibility, and the exact return presentation That the cheaper or higher-returning class is available to everyone

Investigate whether an apparent advantage persisted across multiple windows, survived comparison with the relevant benchmark, and remained after the costs of the available class. A changed manager or strategy can break the link between older and newer results, so identify material changes in the prospectus timeline.

11. A practical spreadsheet workflow

  1. Create one row per month. Enter reinvested total-return values for every fund, the relevant small-cap benchmark, and the broad-market index. Keep the raw series separate from adjusted investor series.
  2. Add class-cost fields. Store expense ratio, sales charge, waiver expiration, minimum, and eligibility for each class.
  3. Generate rolling windows. For one-, three-, and five-year horizons, calculate annualized return for every eligible endpoint. Label the endpoint month.
  4. Calculate distribution summaries. For each fund and horizon, report median, selected lower and upper percentiles, percentage of windows below zero, worst window, and the number of overlapping windows.
  5. Set one MAR. Convert the target to the data frequency, calculate downside deviation, and calculate Sortino using the same return convention for every fund.
  6. Build a wealth index. Track each peak, trough, maximum drawdown, drawdown start and end, and recovery date. Repeat with the same frequency for each comparator.
  7. Review benchmark-relative results. Subtract the relevant benchmark return for matching windows, then review the broad-market comparison separately.
  8. Write the decision record. Note which investor horizon and loss tolerance make each metric important, and document every data end date and prospectus version.

12. Common mistakes and how to correct them

Choosing the winner from one trailing period

Problem: A one-year result may reflect a single rebound or sell-off. Correction: Use rolling one-, three-, and five-year distributions and identify the worst windows.

Mixing share classes

Problem: One fund is shown in an institutional class and another in a retail class. Correction: Match the class the investor can purchase and include its costs.

Comparing price returns with total returns

Problem: Distributions are omitted. Correction: Reinvest distributions for every fund and benchmark or clearly label a different convention.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Using an unsuitable benchmark

Problem: A small-cap fund is judged only against a broad market index. Correction: Show a characteristic-matched small-cap benchmark and broad-market context as separate questions.

Calling monthly windows independent

Problem: Overlapping observations are counted as unrelated trials. Correction: Explain the overlap and avoid overstating statistical confidence.

Hiding the MAR or frequency

Problem: Downside deviation and Sortino cannot be reproduced or fairly compared. Correction: State the MAR, conversion method, frequency, horizon, and annualization.

Treating maximum drawdown as a worst-case limit

Problem: Historical experience is presented as a loss ceiling. Correction: State the sample dates and explain that future losses can be larger.

13. Match the evidence to the investor’s decision

Long accumulation horizon

An investor with many years before withdrawals may emphasize median and upper-tail rolling returns, but should still examine the worst five-year windows and maximum drawdown to judge whether the strategy is tolerable during a prolonged slump.

Near-term spending need

Someone expecting to withdraw within a few years should give more weight to the lower percentiles, share of negative windows, drawdown duration, and recovery time. A high long-run median does not solve a loss occurring just before a withdrawal.

Low tolerance for losses

Downside deviation, Sortino under a clearly stated MAR, and drawdown history deserve priority. A lower-volatility history may come from a different style or cash allocation, so verify that the comparison remains like-for-like.

There is no metric threshold that can substitute for the investor’s horizon, tax situation, liquidity needs, and ability to remain invested. The comparison should make those trade-offs visible rather than hide them in a single score.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

14. What the evidence cannot tell you

Rolling returns and downside statistics are descriptive. They do not prove that a manager created repeatable alpha, that a style will remain favorable, or that a historical drawdown is the largest possible loss. Results can be affected by survivorship, data frequency, benchmark construction, fee treatment, and changes to management or strategy.

Use the latest prospectus and shareholder report for fees, risks, class eligibility, and performance dates. Investor.gov also directs readers to cost-comparison resources in its guidance on reading fund reports: How to Read a Mutual Fund or ETF Shareholder Report. These materials are U.S.-focused; availability, tax treatment, and disclosure requirements differ in other jurisdictions.

“A fund’s past performance is not as important as you might think because past performance does not predict future returns.” — U.S. Securities and Exchange Commission, Investor.gov.

Use the quote as a guardrail: compare the quality and range of historical outcomes, then decide whether the available class, costs, benchmark exposure, and downside experience fit the investor’s own plan.
