How to Compare Prepaying a Home Loan With Investing in a Fixed Deposit (India)

Compare the home-loan interest you would avoid with the fixed deposit’s return after tax, over the same period, then test whether you can give up access to the cash. Prepayment is financially stronger when the loan’s effective cost exceeds the FD’s after-tax return and the money is not needed for emergencies or near-term goals. The FD can be preferable when its after-tax return is higher, liquidity is important, or your loan contract and tax position make prepayment less valuable.

The rules below are India-specific. If your property, lender or tax residence is elsewhere, use your country’s tax law, deposit rules and loan contract instead. No single option is always superior.

What you are actually comparing

A lump-sum prepayment produces a relatively certain benefit: reducing principal means fewer future loan-interest charges. A fixed deposit (FD) produces interest, but the amount you keep after tax, the compounding terms and any premature-closure adjustment determine the usable return.

The correct comparison is therefore:

  • Prepayment benefit: interest avoided under your lender’s amortisation schedule, less any applicable prepayment charge and the value of tax deductions you would lose.
  • FD benefit: interest credited at maturity or on the agreed schedule, less income tax and any reduction caused by early withdrawal.
  • Liquidity value: the practical benefit of retaining cash for emergencies, planned expenses or an opportunity that may arise.

Both alternatives should be measured over the same horizon. Comparing a one-year FD rate with interest savings over the remaining ten years of a loan can produce a misleading answer.

Information to collect before calculating

Loan details

  • Outstanding principal on the date you would prepay.
  • Interest rate, and whether it is fixed, floating or subject to resets.
  • Remaining term, current EMI and the lender’s amortisation schedule.
  • Whether a partial prepayment reduces the EMI, shortens the tenure, or lets you choose between them.
  • Lender category, borrower type, loan purpose and any contractual prepayment condition.

FD details

  • Rate offered for the exact amount and tenure, including whether interest is cumulative or paid periodically.
  • Compounding and credit dates, maturity value and tax-withholding information shown by the bank.
  • Whether the deposit can be closed early, how notice is given and what rate and penalty apply.
  • Whether the quoted rate is available for your customer category and deposit size.

Your personal inputs

  • Tax regime and tax year, property use (self-occupied or let out), and eligibility for any home-loan-interest deduction.
  • Other income and the tax rate that will apply to FD interest.
  • Emergency reserves, planned expenses, dependants and the date on which the money may be needed.
  • Your tolerance for a loan-rate reset or a lower FD rate when the deposit is renewed.

Step 1: establish the FD’s usable return

Start with the bank’s actual terms

Ask the bank for a written maturity illustration for your amount and tenure. A headline annual rate is not enough: compounding, payout frequency and the treatment of a broken period affect the result. RBI’s 2025 FAQ on deposit interest says banks must follow their board-approved premature-withdrawal policy. When a deposit is closed early, interest is paid at the rate applicable to the amount and the period the money actually remained with the bank; it is not automatically paid at the original contracted rate. A disclosed penalty may also apply.

Read the specific product’s early-closure clause before treating the maturity value as accessible cash. Confirm whether an overdraft or loan against the deposit is available and what interest that facility would cost; it is not equivalent to withdrawing the FD at its quoted maturity return.

Convert gross interest to after-tax interest

FD interest is generally taxable income, but the exact liability depends on your income, deductions, tax regime and tax year. The official material used here does not establish every reader’s FD-tax calculation, so confirm the applicable rules with current Income Tax Department guidance or a qualified tax professional. Include the bank’s tax withholding in your cash-flow estimate, but do not treat withholding as the final tax liability.

For a cumulative FD, a basic planning calculation is:

Maturity value = deposit × (1 + periodic rate)^(number of compounding periods)

Then estimate tax on the interest component, using your own circumstances. If you may need the money before maturity, model the bank’s premature-closure rate and penalty instead of the quoted maturity value.

Step 2: calculate interest saved by prepayment

Use the lender’s schedule, not a simple rate-times-principal shortcut

Ask the lender to show the effect of a partial prepayment on the outstanding balance, total interest and remaining term. If a schedule is unavailable, use a reliable amortisation calculator with the exact principal, rate, EMI, payment frequency and remaining months. Interest savings are affected by the date of prepayment and by how the lender applies the amount to principal.

A rough first-year check can be useful, but it is not a final result. Multiplying the amount prepaid by the annual loan rate ignores the fact that scheduled EMIs would have reduced the balance and that interest is calculated periodically. The lender’s revised schedule is the decision-grade figure.

Decide what happens to the EMI

After a partial prepayment, lenders commonly offer one or both of these outcomes:

  • Keep the EMI and shorten the tenure: usually maximises interest saved because principal is repaid faster.
  • Keep the original tenure and reduce the EMI: improves monthly cash flow but generally produces less total interest saving than tenure reduction.

Obtain both illustrations where possible. If you choose a lower EMI, do not count the freed-up cash as an additional benefit unless you have a realistic plan to save or invest it.

Step 3: adjust for Indian home-loan tax rules

New tax regime and a self-occupied property

The Income Tax Department’s FAQ states that under the new tax regime, interest on borrowed capital for a self-occupied property is not allowed as a deduction from income from house property under section 115BAC. In that situation, prepaying does not remove a self-occupied-property interest deduction because that deduction is unavailable under the new regime.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Old regime and qualifying deductions

Under the old regime, section 24(b) deductions depend on statutory conditions, the property’s use and the nature of the borrowing. The Income Tax Department’s house-property guidance describes an aggregate ₹2 lakh limit for qualifying self-occupied properties, with lower limits in specified circumstances. Let-out-property treatment and loss-set-off rules can differ. Check eligibility for the relevant tax year rather than assuming that every rupee of interest reduces taxable income.

To compare accurately, estimate the tax value of the interest you would no longer pay if you prepay. If prepayment reduces a deduction you could otherwise claim, the loan’s effective after-tax cost is lower than its stated rate. If no deduction is available, the stated interest cost is closer to the economic cost. This adjustment is personal and should be verified from current official guidance or professional advice.

Step 4: check whether a prepayment charge applies

The Department of Financial Services says banks cannot charge foreclosure or prepayment penalties on floating-rate term loans sanctioned to individual borrowers for non-business purposes. An RBI housing-finance notification cited by the department also says urban co-operative banks may not charge foreclosure or prepayment penalties on floating-rate home loans.

Do not generalise this into “all home-loan prepayments are free.” Verify all of the following in your sanction letter and current lender policy:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Whether the loan is floating-rate or fixed-rate.
  • Whether you are an individual borrower.
  • Whether the borrowing is for a non-business purpose.
  • Whether the lender is a bank or another institution with different rules.
  • Whether the amount is a part-prepayment, full foreclosure or a transfer to another lender.

Ask the lender for a written payoff or part-prepayment statement showing principal applied, interest up to the payment date, taxes or administrative charges and the revised EMI or tenure.

Worked example: why after-tax figures matter

Assume, purely for illustration, that you have ₹10 lakh available, a home loan charging 8.5% and an FD quoting 7.25% for the same comparison period. Suppose the FD interest falls in a 30% marginal tax bracket and no home-loan deduction is available. The FD’s simple after-tax rate would be about 5.08% before considering compounding and any withdrawal penalty, while the loan balance would avoid interest at its contractual rate, subject to amortisation timing. On those assumptions, prepayment has the stronger expected financial return.

Change the facts and the result can reverse. A lower loan rate, a higher FD rate, a lower tax rate on the deposit interest, an available home-loan deduction, or a valuable need for accessible cash can make retaining the FD more attractive. The example is not a quote or a forecast of current market rates; use your own lender statement and bank offer.

Liquidity: the benefit that a spreadsheet can miss

Prepayment converts liquid cash into home equity and a lower debt balance. You cannot normally reverse it without borrowing again, potentially at a different rate and with new approval requirements. An FD is less liquid than a savings account, but the bank may permit premature closure under its stated policy, with interest recalculated and a penalty.

Before committing a lump sum, set aside an emergency reserve appropriate to your household’s essential expenses, income stability, health needs and upcoming obligations. There is no universal rupee amount in the official rules. A mathematically attractive prepayment can create financial stress if it leaves you unable to pay for a job interruption, medical event, education expense, taxes or a known large purchase.

Also separate money by time horizon. Cash needed within the FD tenure should not be treated as long-term surplus merely because early withdrawal is technically possible. Model the reduced interest and penalty you would receive if you had to break the deposit during an emergency.

Rate and reinvestment risks

Loan-rate risk

A floating-rate loan can reset during the comparison period. A rate increase makes prepayment more valuable; a decrease narrows the benefit. A fixed-rate loan offers more certainty, but its prepayment terms may differ.

FD renewal risk

An FD’s quoted rate normally applies only to its agreed tenure. If you compare a deposit with a loan running for several years, the deposit may mature earlier and need to be renewed at an unknown rate. Do not present today’s rate as guaranteed for the entire loan term.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Concentration and safety

Keeping all surplus money in one deposit or putting every available rupee into a prepayment creates concentration risk. Consider how the choice fits with other savings, insurance, retirement contributions and near-term liabilities. Deposit-insurance limits and product-specific protections should be checked under current Indian rules; they are separate from the interest-rate comparison.

Decision table

Question Points toward prepayment Points toward the FD
After-tax return versus loan cost FD after-tax return is below the loan’s effective cost. FD after-tax return is above the loan’s effective cost.
Tax position No meaningful home-loan deduction is available. A qualifying deduction materially reduces the loan’s effective cost.
Liquidity You have a separate emergency reserve and no planned use for the cash. You need accessible funds or expect a large expense.
Loan terms Floating-rate debt is costly and the applicable prepayment charge is zero or small. A charge applies, or the loan rate is low and fixed.
FD terms The deposit’s early-closure penalty is substantial or access is restricted. The bank offers suitable premature-withdrawal access and the after-tax return remains higher.
Time horizon You expect to keep the money deployed for most of the remaining loan term. The FD tenure matches a known cash need or a shorter horizon.

These are decision signals, not a ranking. Resolve the figures and contract terms first, then use liquidity and risk as tie-breakers.

A practical comparison worksheet

  1. Record the date and balance. Note the loan principal outstanding, EMI, rate, remaining months and the amount available.
  2. Request two lender illustrations. Ask for the revised tenure with the same EMI and the revised EMI with the same tenure. Obtain any applicable charge in writing.
  3. Obtain the exact FD quote. Record rate, compounding, maturity proceeds, payout schedule, tax withholding, premature-closure rate and penalty.
  4. Calculate the FD after tax. Use your tax regime and marginal rate for the relevant year, and obtain professional confirmation where your situation is complex.
  5. Calculate loan savings. Use the lender’s amortisation schedule and the actual prepayment date. Add the value of any tax deduction that would be lost or retained.
  6. Compare identical periods. If the FD matures in one year but the loan has eight years left, compare a one-year prepayment saving with the FD’s one-year result, then separately model what happens after renewal.
  7. Stress-test the choice. Recalculate with a higher or lower loan rate, a different FD renewal rate and an emergency withdrawal during the tenure.
  8. Protect liquidity. Confirm that the remaining cash covers your reserve and planned expenses before transferring funds.
  9. Execute and document. For prepayment, obtain a receipt and revised amortisation schedule. For an FD, retain the advice, nomination details and premature-closure terms.

Common mistakes and how to avoid them

Comparing a gross FD rate with the loan rate

A 7% FD quote is not a 7% usable return when interest is taxable. Compare the post-tax FD result with the loan’s effective after-tax cost.

Assuming the original FD rate survives early withdrawal

Under RBI’s stated approach, early closure uses the rate applicable to the amount and period actually held, subject to the bank’s disclosed policy. Obtain the bank’s exact calculation before relying on the deposit as emergency cash.

Using principal multiplied by the annual loan rate as the final saving

That shortcut ignores scheduled principal reduction, payment dates and the lender’s treatment of a partial prepayment. Use an amortisation schedule.

Assuming every home-loan prepayment is penalty-free

The protection described by the Department of Financial Services is specific to floating-rate term loans for individual, non-business borrowers, with institutional details that matter. Check your contract and lender.

Ignoring the tax regime and property use

Self-occupied-property interest treatment differs between the new and old regimes, and let-out properties have different rules. Verify the relevant section and tax year.

Using the FD maturity value for a long loan horizon

Once the deposit matures, the renewal rate is unknown. Model reinvestment rather than assuming the initial quote continues.

Prepaying the entire surplus

Debt reduction is not a substitute for an emergency reserve. Keep funds that may be needed soon outside the prepayment decision.

When each option is usually sensible

Prepayment is often sensible when

  • The lender’s verified interest saving exceeds the FD’s after-tax return by a comfortable margin.
  • You have adequate liquid reserves and no near-term need for the lump sum.
  • The loan is floating-rate, costly, and covered by an applicable no-penalty rule.
  • Your tax position does not provide a valuable deduction for the interest you would stop paying.
  • You value a lower debt balance and shorter tenure more than preserving the deposit.

An FD is often sensible when

  • The after-tax FD return exceeds the loan’s effective cost after all tax adjustments.
  • You need the money on a defined date or want a readily accessible reserve.
  • A prepayment charge applies or the lender’s process would create an unacceptable cost or delay.
  • You qualify for a meaningful home-loan-interest deduction and the loan’s effective cost is correspondingly lower.
  • The deposit tenure and premature-withdrawal terms fit your cash-flow needs.

What to ask a lender and bank

  • “What is my principal outstanding on the proposed payment date?”
  • “How much total interest will I pay if I make this part-prepayment and keep the EMI unchanged?”
  • “What will the EMI and tenure be under each available option?”
  • “Is any foreclosure, prepayment, documentation or administrative charge applicable to my loan type and purpose?”
  • “For this exact FD amount and tenure, what is the maturity value, payout schedule and tax withholding?”
  • “If I close the FD early after six months, what rate, penalty and proceeds will apply?”
  • “Are the quoted rates guaranteed for the full tenure, and what happens automatically at maturity?”

Bottom line for an India-based borrower

Make the decision with two verified calculations: the lender’s interest saving from the actual prepayment date and the FD’s after-tax, after-penalty return for the same period. Then account for tax-regime eligibility, property use, loan type, lender rules, rate changes and the value of keeping cash available. If the FD result is lower and your reserve is adequate, prepayment is financially attractive, all else equal. If the FD result is higher or liquidity is important, retaining the deposit may be the better fit. Recheck the figures whenever the loan resets, the FD renews or your tax circumstances change.
