The sound way to compare mutual funds is to make the comparison like-for-like, then evaluate three separate questions: what the fund costs, how closely it has followed its benchmark, and whether its asset base is changing in a way that matters. Start with the investment objective, benchmark, strategy, share class, reporting date, and return period. Then read the current prospectus fee table, compare fund and benchmark returns over matching periods, and record assets with their “as of” date.
An expense ratio is an annual operating-cost measure, not a complete ownership-cost figure. Tracking difference is the size of a fund’s return gap versus its benchmark over a stated period; tracking error describes how variable those periodic gaps are. Fund size is context—not a quality score or a safety guarantee. The sections below show how to keep those distinctions intact.

What each metric actually tells you
Expense ratio: the recurring operating-cost measure
The expense ratio is total annual fund operating expenses expressed as a percentage of average net assets. The standardized prospectus fee table generally breaks that total into management fees, distribution or service fees where applicable, other expenses, and total annual operating expenses. The figure applies to a particular share class and document date, so it is not interchangeable across classes or across old and new prospectuses.

As the U.S. Securities and Exchange Commission (SEC) puts it in its July 23, 2025 investor bulletin, “Fees and expenses reduce the value of your fund’s investment returns.” A lower ratio leaves more of a fund’s gross return for shareholders when the funds are otherwise comparable, but it does not guarantee a higher net result.

Tracking difference: the size of the gap
Tracking difference is the fund’s return minus its benchmark return over a defined period (or the reverse, depending on the source’s sign convention). It answers, “How far apart were the two returns over this window?” Always state whether the result is cumulative or annualized, the exact dates, and the sign convention.
Tracking error: the variability of the gap
Tracking error addresses a different question: “How much do the periodic fund-versus-benchmark differences fluctuate?” A SEBI-hosted scheme disclosure defines it as the standard deviation of daily return differences between the index and the fund’s NAV: the cited scheme disclosure. That is an issuer- and jurisdiction-specific definition, not a universal reporting rule for every U.S. mutual fund.
A fund can have a modest average tracking difference but a relatively unstable path to that result, or a steady pattern of small underperformance. Do not substitute one statistic for the other, and do not compare a one-year tracking-error figure with a five-year tracking-difference figure as though they measured the same thing.

Fund size usually means net assets or assets under management (AUM). It tells you how much money is in the fund at a stated date; it does not prove that the fund is better managed, safer, cheaper, or more liquid. The SEC’s Fund Liquidation bulletin identifies declining AUM as one possible reason a fund may liquidate, among other factors. It does not establish a minimum AUM that makes a fund acceptable.
Make the comparison genuinely like-for-like
Low fees and a large asset total are not meaningful comparisons if the funds serve different purposes. Before recording a number, verify all of the following:
- Investment objective and exposure: confirm that both funds target the same asset category, geography, market-cap segment, or bond-sector exposure.
- Benchmark: compare funds tracking the same index or a genuinely comparable index. A fund following a broad-market index should not be judged against a sector index merely because both are labeled “index funds.”
- Implementation: note whether the fund holds every security in the index or uses sampling. SEC investor education explains that index funds can use either approach; sampling can make exact index matching less likely.
- Share class: use the class actually available to you. A single fund can have multiple classes with different fee tables, eligibility rules, and shareholder charges.
- Measurement window: use identical start and end dates and identify whether returns are cumulative or annualized. Record the currency and whether returns include reinvested distributions when the document specifies it.
- Document date: attach the prospectus or shareholder-report date to every fee, performance, and asset figure.
The SEC’s Index Funds guidance recommends using the prospectus and shareholder reports to understand costs, performance, and implementation. These checks prevent a superficially precise but economically mismatched comparison.

Identify the exact share-class row and capture:
- management fees;
- distribution and service (12b-1) fees, where applicable;
- other expenses;
- total annual fund operating expenses, commonly called the expense ratio; and
- any contractual fee waiver or reimbursement, including its expiration date if shown.
Prospectus expense figures are current estimates for the period covered by the filing. A shareholder report, by contrast, shows expenses actually incurred during a past reporting period. The two figures can therefore differ without either document being wrong.
Look beyond the ratio
The prospectus fee table does not necessarily capture every charge you may pay. Inspect the shareholder-fee section for sales loads, redemption fees, exchange fees, account fees, or other transaction charges. The SEC’s July 23, 2025 investor bulletin also cautions that brokerage commissions and some fees paid to intermediaries can sit outside the prospectus table.
Ask the intermediary how it compensates itself and whether an account-level charge applies. A fund with a low operating-expense ratio can still be more expensive for a particular investor if that investor pays a sales charge, a platform fee, or a transaction cost that another option avoids. Compare the charges for the amount, account type, and holding period you actually expect.
Use cost tools as illustrations, not as substitutes for documents
If the investment amount and holding period are important, a fee calculator can illustrate how recurring costs compound. The SEC’s 2025 bulletin points readers to FINRA’s Fund Analyzer. Treat an analyzer result as an estimate based on its assumptions; verify the inputs, share class, expense figure, and transaction charges against the current prospectus and your intermediary’s schedule.
Compare performance against the stated benchmark
For an index fund, put the fund’s return and the benchmark’s return side by side for each identical period. A fund can lag because of its expense ratio, trading costs, cash holdings, taxes, portfolio-reconstitution timing, and tracking error. SEC investor material specifically lists fees and expenses, trading costs, and tracking error as reasons an index fund may underperform its index.
A practical tracking worksheet
- Copy the benchmark name exactly. Include the version or market convention when the document supplies one. Similar-sounding indexes can have different constituents, currency treatment, or rebalancing rules.
- Copy the fund return and benchmark return for the same dates. Do not mix a calendar-year fund return with a fiscal-year index return.
- Label the return basis. Mark each figure as cumulative or annualized and note whether it is a total-return or price-return series when stated.
- Calculate or record tracking difference. Subtract the benchmark return from the fund return, preserving the source’s sign convention. A negative result indicates underperformance under the fund-minus-index convention.
- Record tracking error only when definitions match. Capture the observation frequency, window, units, and formula. If one provider reports the standard deviation of daily differences and another uses a different frequency or annualization, the figures are not directly comparable.
- Explain the implementation. Full replication and sampling can produce different trading and cash-management effects. The SEC notes that sampling may make returns less likely to match the index exactly.
The SEBI-hosted definition is useful for explaining the distinction, but the SEC material does not prescribe one universal tracking-error calculation or reporting format for U.S. mutual funds. If a U.S. fund does not publish a comparable tracking-error series, do not manufacture one from incomplete data. Use matched fund-versus-index returns and disclose that the tracking-error statistic is unavailable or not comparable.
Interpret fund size without an arbitrary cutoff
Record the latest net assets or AUM, the “as of” date, and whether the number covers the entire fund or only a share class. Assets can move with investor subscriptions and redemptions as well as market performance, so a single snapshot is less informative than a dated sequence.

- Is AUM stable, growing, or declining? A sustained decline deserves investigation, particularly when the fund’s sponsor has disclosed a merger, closure, or liquidation risk.
- Does the strategy require scale? Some strategies may spread fixed operating costs across a larger asset base, while others can operate efficiently at smaller sizes. The available SEC material does not establish a universal relationship that would justify a size cutoff.
- Could flows affect implementation? Large subscriptions or redemptions can create trading and cash-management demands. Examine the fund’s stated process and historical benchmark-relative results instead of inferring an effect from AUM alone.
- Is the number current? A stale asset figure can create a false sense of precision. Keep the reporting date beside the amount.
Neither “largest” nor “smallest” is a quality verdict. A smaller fund is not automatically unsafe, and a large fund is not automatically superior.
A repeatable comparison process
Use this sequence whenever you compare two or more funds serving the same role in a portfolio.
- Define the job the fund must do. Write down the desired exposure, account type, expected holding period, and whether you need a particular share class.
- Gather current documents. Download each fund’s latest prospectus and shareholder report from the sponsor or SEC EDGAR. Note each document’s date before extracting numbers.
- Screen for comparability. Eliminate funds with materially different objectives, benchmarks, exposures, or share-class terms.
- Transcribe the fee table. Enter the class-specific operating-expense components, total annual operating expenses, waivers, and shareholder charges. Keep intermediary and brokerage costs in a separate line because they may not appear in the table.
- Align performance periods. Use the same dates and return convention for every fund and benchmark. Mark annualized figures clearly.
- Evaluate tracking. Record tracking difference for each matched horizon. Add tracking error only when the definition, frequency, window, and annualization are comparable.
- Record scale. Enter fund-level assets or AUM with the “as of” date, then look for a trend rather than applying a minimum-size rule.
- Investigate discrepancies. If the prospectus ratio and shareholder-report expense differ, check their periods and any waiver. If benchmark results diverge, examine sampling, cash, trading, taxes, and index methodology before blaming fees alone.
- Make a conditional conclusion. Prefer the lower-cost option only after confirming that the objective, benchmark, share class, implementation, and service terms are comparable and that its historical benchmark-relative behavior is acceptable for your use.
How to organize the evidence
A simple worksheet prevents the most common errors. Keep one row per fund and separate fields for:
- fund name, share class, objective, and benchmark;
- full replication or sampling, if disclosed;
- management fee, distribution/service fee, other expenses, total annual operating expenses, and any waiver;
- sales load, redemption, exchange, account, brokerage, and intermediary charges that apply to your situation;
- fund return, benchmark return, and tracking difference for each identical period;
- tracking-error definition, observation frequency, window, and annualization, if reported;
- net assets or AUM, coverage (fund or class), and “as of” date; and
- the URL and document date supporting every entry.
Keep the source link beside the number rather than in a separate notes file. That makes it easier to detect a changed prospectus or a revised benchmark series.
Common comparison mistakes and their fixes
Choosing the lowest ratio without checking the share class
Why it fails: The displayed ratio may belong to an institutional class you cannot buy, while the available class has different expenses or loads.
Fix: Match the class identifier and eligibility before comparing any percentage.

Treating tracking difference as tracking error
Why it fails: A period’s average gap says nothing by itself about how variable the gap was day to day.
Fix: Label the period gap as tracking difference and reserve tracking error for a clearly defined variability statistic.
Comparing mismatched windows
Why it fails: Different market conditions, dates, and annualization methods can dominate a small fee difference.
Fix: Align start and end dates, return basis, currency, and benchmark version.
Assuming the prospectus and shareholder report should match

When the numbers conflict
Conflicts are often a documentation problem rather than a fund mystery. First check that the figures refer to the same class, fund entity, currency, and date. Next check whether one return is annualized and the other cumulative, or whether one benchmark includes reinvested income. Then review implementation: sampling, cash balances, trading costs, taxes, and reconstitution timing can all widen a fund’s gap to its index.
If the provider’s tracking-error number cannot be reconciled with the stated definition or period, do not rank it against another provider’s number. State the limitation and rely on matched benchmark-relative returns, which are more transparent for the comparison you can actually support.
Keep the comparison current
Fees, waivers, assets, share classes, and performance change. Refresh the documents before making a purchase or materially changing an allocation. The SEC’s Mutual Fund and ETF Fees and Expenses overview and its investor bulletins explain the standardized disclosures, but the fund’s current filing controls the number you should use.
For an ongoing review, set a date in your records for the next prospectus and shareholder-report check. Reconfirm the benchmark and share class, update AUM with its new “as of” date, and repeat the same return windows. This preserves comparability instead of allowing a new document, changed waiver, or revised index methodology to slip into the analysis unnoticed.
