How to compare a lower-rate home loan with one that has lower fees or better features

The cheaper-looking home loan is not always the cheapest loan. Compare each offer using the same borrowing amount, term, repayment frequency and rate type, then calculate the total cost you would actually incur. A lower interest rate can be outweighed by higher establishment, package or feature fees; a loan with an offset or redraw facility is valuable only if you will use it enough to justify its cost.

In Australia, the most reliable starting point is the compulsory, standardised Key Fact Sheet for each loan. Use it to compare the rate, personalised comparison rate, total amount repayable, repayment, establishment fees and ongoing fees, then test features, rate changes and switching costs separately.

There is no universal winner between a lower-rate mortgage and one with lower fees or better features. The right choice depends on your loan balance, term, repayment budget, likely savings balance, desired certainty and how long you expect to keep the loan.

ASIC Moneysmart says an interest rate even 0.2% lower could save thousands of dollars over time. That is a general warning, not a personal forecast: the saving depends on the balance and how quickly you repay. Conversely, a feature that sounds useful can cost more than it saves if you rarely use it.

Start with identical assumptions

Ask every lender for a Key Fact Sheet based on the same scenario. Moneysmart describes these sheets as compulsory and standardised for Australian home loans, so they provide a consistent starting point.

Specify the loan before requesting quotes

  • Use the same amount borrowed and the same loan term.
  • Specify principal-and-interest or interest-only repayments; do not compare different repayment methods as if they were equivalent.
  • Use the same repayment frequency, such as monthly or fortnightly.
  • Request the same rate structure: fixed, variable or a stated split between the two.
  • Tell each lender whether you need an offset account, redraw, extra repayments or the ability to refinance later.

If one quote assumes a different term, repayment method or rate type, its repayment and total-cost figures are not an apples-to-apples comparison.

Record the core figures

Figure What it tells you How to use it
Initial annual interest rate The advertised or personalised rate at the start Shows the direct price of borrowing before fees and future changes
Personalised comparison rate A rate that combines the interest rate with most fees for the stated example Useful for screening similar loans, but it does not capture every possible cost or the personal value of features
Total amount repayable The lender’s estimate of principal, interest and included charges over the stated term Compare only when the amount, term, repayment method and rate assumptions match
Repayment amount The scheduled payment under the quoted assumptions Check it against your current budget and a higher-rate scenario
Establishment fees One-off costs to set up the loan Include them in the first-year and whole-term cost
Ongoing fees Recurring account, package or service charges Multiply by the period you expect to keep the loan, allowing for changes stated in the terms

A comparison rate is not a complete cost guarantee. Moneysmart still recommends checking the total amount repayable and investigating fees and conditions that the comparison-rate calculation may exclude.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ask about costs that may not appear clearly on the sheet

Before choosing a loan, obtain written answers to questions that affect the outcome but may sit outside the headline figures:

  • Can I make extra repayments without paying a fee?
  • Is there an offset account or redraw facility?
  • Are there fees for using loan features?
  • Can I switch to a different loan later?
  • Are there break costs if I repay the loan early or refinance?
  • What happens when a fixed or introductory interest rate ends?

Also ask whether the offset account has a higher interest rate, monthly charge or package fee; whether redraw access has minimum amounts, limits, processing delays or a fee; and whether extra repayments are capped during a fixed period. Keep the answers with the Key Fact Sheet so you can check them when the loan contract arrives.

Calculate whether the lower rate really wins

Separate interest savings from fee costs

For a lower-rate offer, estimate the interest saving over the period you expect to hold the loan, then subtract every extra cost attached to that offer. Include the establishment fee, annual or monthly package fee, feature fee and any fee for making the repayments you intend to make.

A simple break-even test is:

Net advantage of lower rate = estimated interest saved − additional one-off fees − additional recurring fees − feature costs.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If the result is positive for your expected holding period, the lower-rate loan is cheaper under those assumptions. If you may sell or refinance soon, use that shorter period rather than the full loan term. Interest is charged on a declining balance, so a percentage-point difference does not produce the same dollar saving every year.

Use the total amount repayable carefully

The total amount repayable is useful when all assumptions match, but it is still an estimate. It normally assumes the stated rate and repayment pattern continue. A variable rate can change; a fixed rate can revert to a different rate; and your own extra repayments can shorten the term and reduce interest. Treat the figure as a controlled comparison, not a promise.

Test a three-percentage-point increase

Moneysmart recommends checking whether your budget could withstand a 3% interest-rate increase. Run the repayment calculation at the quoted rate and again at a rate three percentage points higher. Include council rates, insurance, utilities, childcare, other debts and a realistic allowance for repairs when judging affordability.

A loan that is cheapest at today’s rate but unaffordable after a rise creates a larger risk than a slightly more expensive loan with a payment you can sustain. If your budget fails the stress test, reduce the loan size, extend the term only after understanding the extra interest, increase your cash buffer or choose a structure that gives you more certainty.

Value an offset account by the balance you will actually keep

An offset account is a transaction account linked to a mortgage. For most home loans, interest is calculated daily and the lender subtracts the offset balance from the loan balance before calculating interest. The account can therefore reduce the balance on which interest accrues while keeping the money accessible for ordinary spending or emergencies.

Use the balance-and-fee test

Estimate the average balance you can leave in the offset, not the highest balance you might reach briefly. Compare the interest saved on that average balance with the higher loan rate and any account or package fees.

Moneysmart’s illustration uses a $750,000 loan and a $50,000 offset balance. Interest is charged on $700,000 rather than $750,000. This is a worked example, not a forecast of your savings. If your balance is consistently small—for example, below $10,000—Moneysmart cautions that an offset may not justify its cost.

To approximate the gross annual benefit, multiply the average offset balance by the applicable annual interest rate. Then deduct the extra annual fee and the additional interest caused by choosing a higher-rate loan. Because the lender generally calculates interest daily, keeping money in the account earlier and for longer increases the benefit.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Verify that the account is really linked

An offset can fail silently if it is opened but not connected to the mortgage. In a scenario described by Moneysmart, borrowers with a $750,000, 30-year loan, an intended average offset balance of $50,000 and a 6.25% interest rate paid more than $3,000 in extra interest in one year because the offset had not been linked. The scenario estimated nearly $230,000 in missed savings over the full loan life if the mistake remained unnoticed. These are scenario estimates, not population statistics.

After settlement, check the loan statement or online account to confirm that the offset balance reduces the interest calculation. Repeat the check after refinancing, changing loan products or opening a replacement transaction account. ASIC Chair Sarah Court described the risk this way: “When offset accounts don’t operate correctly, the harm can be hidden – loan repayments stay the same, while customers unknowingly pay more interest and take longer to repay their loan.”

Compare redraw by its access rules, not its name

With redraw, extra repayments go into the loan and you may be allowed to take those funds back. The arrangement can reduce interest while the money remains in the loan, but access is controlled by the lender’s terms.

  • Check whether redraw is available during the entire loan term or restricted during a fixed period.
  • Confirm minimum withdrawal amounts, daily or annual limits and any fee.
  • Ask how long a withdrawal takes and whether access can be suspended during financial stress or a product change.
  • Check whether the lender treats the facility differently after refinancing or switching products.

An offset generally offers transaction-account access, while redraw access depends on the contract. If you need emergency money immediately, compare the practical access and not just the promise of a lower interest bill.

Choose the rate structure that fits your risk

Structure Main benefit Trade-offs to price Questions to ask
Fixed rate Repayments are more predictable during the fixed period You may miss rate decreases, face break costs for early repayment or refinancing, and have fewer feature or extra-repayment options What revert rate applies when the period ends? What would an early refinance or extra repayment cost?
Variable rate Often supports extra repayments, offset and redraw, and can be easier to switch The lender can raise or lower the rate, so repayments may increase How quickly are changes passed on? Are feature fees or repayment limits attached?
Split loan Combines certainty on a fixed portion with flexibility on a variable portion There may be two sets of conditions, separate fees and limits; the split does not automatically make the loan cheaper What is the rate and balance of each portion? Which portion accepts an offset, and how much can you repay early?

A split loan is a risk-and-flexibility choice, not a guaranteed saving. Compare the combined interest, all fees, permitted extra payments and the portion to which an offset can be applied.

Model the decision in a spreadsheet or calculator

ASIC Moneysmart’s mortgage calculator is designed for principal-and-interest loans. It provides estimates, does not take personal circumstances into account and should not be the sole basis for a financial decision. Use it to make assumptions visible, then verify the lender’s figures.

  1. Enter the same principal and term for every offer. Record the repayment frequency and whether the loan is principal-and-interest.
  2. Enter each initial rate. For a variable loan, create additional rows for plausible increases, including the 3% stress test.
  3. Add one-off and recurring fees. Put establishment, valuation, package, account and feature fees in the period when they occur.
  4. Model your real repayment behaviour. Include planned extra repayments and the average offset balance you can maintain, rather than an optimistic maximum.
  5. Run a holding-period case. Calculate the cost if you keep the loan for the full term and again if you sell or refinance after the period you realistically expect.
  6. Compare cash flow as well as totals. Note the scheduled payment, the payment after the stress-rate increase and the cash buffer left each month.
  7. Check the contract. Replace estimates with the fees, limits, break-cost formula and rate-reversion terms in the actual loan documents before accepting.

Keep a separate line for money you would otherwise hold in a savings account. An offset may save mortgage interest, but moving cash there can change the interest income, tax treatment and access arrangements of your savings. Obtain tax advice if that affects your decision.

Include the full cost of switching or refinancing

A cheaper replacement loan is not a saving until switching costs are included. Possible costs include a fixed-rate break fee, a discharge fee on the current loan and a new application or establishment fee. If your equity is below 20%, lender’s mortgage insurance may also matter.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ask the current lender first

Ask whether the existing lender can improve the rate or remove a fee. Then compare that offer with alternatives using the same Key Fact Sheet assumptions. A rate reduction that requires no discharge, application or valuation costs can beat a superficially lower rate from a new lender over a short holding period.

Calculate the payback period

Divide the total switching cost by the expected monthly saving after allowing for all new fees. The result is the approximate number of months needed to break even. If you may move before that point, refinancing is unlikely to reduce your cost, even if the new comparison rate looks better.

Build a feature-and-cost scorecard

Use a scorecard that reflects your behaviour rather than awarding points for every feature listed in an advertisement.

Decision axis What to measure Evidence to record
Total cost Interest plus establishment, ongoing, package and feature fees over your expected holding period Key Fact Sheet, fee schedule and your model
Repayment affordability Current payment, payment after a 3% rate increase and remaining monthly buffer Calculator output and household budget
Certainty Fixed-period payment stability, variable-rate exposure and the split between portions Rate terms and revert-rate clause
Feature value Interest saved by your actual offset balance or extra repayments Average balance, planned deposits and withdrawal pattern
Access and restrictions Redraw limits, delays, fees, offset linkage and fixed-period restrictions Product terms and written lender answers
Switching flexibility Break costs, discharge fee, new application costs and ability to change products Current and proposed loan contracts

Give a feature value of zero when you do not expect to use it. A premium package that supplies an offset, redraw and other services can be rational for a borrower who maintains a large balance and makes frequent extra repayments, but wasteful for someone who keeps little cash and wants a simple loan.

Worked comparisons without assuming a universal winner

Lower rate, higher annual fee

Suppose Loan A has a lower rate but a recurring package fee, while Loan B has a higher rate and no package fee. Use your expected average balance and holding period to estimate the interest difference. If Loan A saves $X in interest but costs more than $X in additional fees over that period, Loan B is cheaper. Replace the variables with the figures from the two Key Fact Sheets; do not use the advertised rate alone.

Higher rate, valuable offset

Suppose Loan C costs more in interest but lets you keep a substantial emergency fund in an offset. Estimate the daily interest reduction from that balance, subtract the higher-rate cost and account fee, and test whether the balance will remain there. If the money is regularly spent, value only the lower average balance, not the initial deposit.

Fixed certainty versus variable flexibility

Suppose Loan D fixes repayments for two years and Loan E remains variable with an offset. Compare the payment certainty and break-cost risk with the value of your expected offset balance and extra repayments. Check Loan D’s revert rate before assuming the fixed payment lasts beyond the fixed period.

Common comparison mistakes and fixes

Choosing the lowest advertised rate

Why it fails: The rate may apply only to a particular loan size, equity level, introductory period or repayment method, and it ignores fees.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Fix: Use a personalised Key Fact Sheet and compare the total amount repayable and all applicable charges.

Treating the comparison rate as the final answer

Why it fails: It combines the rate and most fees under a standard example, not your exact feature use, rate changes or switching date.

Fix: Use it to narrow the options, then run your own holding-period and feature calculations.

Paying for an offset you will not fund

Why it fails: A low or short-lived balance may save less interest than the higher rate and account fee cost.

Assuming an offset is linked because the account exists

Why it fails: The mortgage repayment can look normal while interest is calculated on the full balance.

Fix: Verify the linkage in the statement or online interest calculation after settlement and after any loan change.

Ignoring fixed-rate exit costs

Why it fails: A break fee can consume the expected saving from refinancing.

Fix: Request a current break-cost estimate and discharge quote before comparing a replacement loan.

Using a calculator as a personalised recommendation

Why it fails: Moneysmart’s calculator provides estimates for principal-and-interest loans and does not account for personal circumstances.

Fix: Treat the output as a scenario, test your budget and obtain advice appropriate to your situation.

Using brokers and comparison websites

A mortgage broker may help identify options, but you still need to ask how each loan works and what it costs. Request the same assumptions and Key Fact Sheets so the broker’s shortlist can be checked independently.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A comparison website can help you find products, but Moneysmart warns that such sites may earn money from promoted links and may not cover every available option. Use one as a search tool, not as proof that the displayed product is the cheapest for you. Check the lender’s own documents and the final contract.

A final decision checklist

  • Have all offers been priced for the same amount, term, repayment method, frequency and rate structure?
  • Have you recorded the initial rate, personalised comparison rate, total repayable, repayment, establishment fee and ongoing fees?
  • Have you priced feature fees, extra-repayment limits, offset linkage, redraw access and delays?
  • Have you checked the fixed or introductory rate’s end date and revert rate?
  • Can your budget withstand a 3% rate increase?
  • Have you valued an offset using a realistic average balance?
  • Have you included break, discharge, application and possible mortgage-insurance costs before refinancing?
  • Have you asked the current lender for a better offer?
  • Have you checked the contract rather than relying on an advertisement or calculator estimate?

The lower-rate loan is the better choice when its interest saving, after every extra cost, remains positive for the period you expect to keep it and its payments remain affordable. A higher-rate loan with lower fees or useful features can win when you maintain enough offset cash, make substantial extra repayments, need flexible access or place a high value on payment certainty. Make the decision from your numbers and intended use, not from the headline rate.
